What Are the Risks of Long-Term Bond Funds When Interest Rates Rise?

When market interest rates rise, long-term bond funds can lose net asset value because the prices of the fixed-rate bonds they own generally fall. Longer-maturity portfolios usually have greater rate sensitivity, and a fund share does not mature on a date when your original investment is automatically returned. Duration, current holdings, credit quality, and the fund’s stated strategy are the key facts to examine before judging the risk.

Why rising rates usually push bond-fund prices down

A fixed-rate bond makes contractual interest payments based on its coupon. If newly issued bonds begin offering higher yields, the older bond’s fixed payments are less attractive. Its market price generally has to fall so that a buyer’s expected return is competitive with the new yield.

The U.S. Securities and Exchange Commission (SEC) describes the principle this way: “When interest rates go up, the market value of bonds owned by a fund generally will go down.” The effect applies to bond funds because their shares are valued from the market prices of the bonds and other debt securities in the portfolio. Read the SEC explanation in Bond Funds and Income Funds.

An SEC Investor Bulletin dated June 26, 2013 illustrates the mechanism with a Treasury bond. In its example, the market rate rises from 3% to 4% while the bond’s 3% coupon remains unchanged. With nine years left until maturity, the illustrated market price falls from $1,000 to $925. That is a worked example showing direction and sensitivity, not a forecast or a universal percentage rule. The bulletin is available at Fixed Income Investments — When Interest Rates Go Up, Prices of Fixed-Rate Bonds Fall.

The price response is not identical for every security. Coupon, remaining cash flows, embedded call or prepayment features, credit quality, and the size and timing of the rate move all affect the result. A fund’s daily share price reflects the combined effect on all of its holdings.

Why long-term funds are usually more rate-sensitive

Time gives a bond’s fixed payments more opportunity to differ from the yields available in the market. Holding other characteristics broadly similar, a portfolio of longer-maturity bonds generally experiences larger price changes when rates move than a portfolio of shorter-maturity bonds.

Duration is the practical measure used to compare that sensitivity. The SEC defines it as a measure of how sensitive a portfolio may be to interest-rate changes. A fund’s current reported duration can help you compare two otherwise similar funds, but it is not a complete risk assessment and should not be treated as a guaranteed loss estimate. Duration can change as holdings, cash flows, and market conditions change. The SEC’s discussion of duration and maturity is in Ultra-Short Bond Funds: Know Where You’re Parking Your Money.

Do not assume that every fund labeled “long-term” will react by the same amount. One fund may own high-quality government debt, another may hold corporate or mortgage-backed securities, and another may use a mixed strategy. Their durations, credit exposures, cash-flow patterns, and other risks can differ materially.

A bond fund is not an individual bond held to maturity

An individual bond has a stated maturity date and repayment terms. If you hold it to maturity and the issuer meets its obligations, you are scheduled to receive the face value plus the interest specified by the bond. Selling before maturity instead exposes you to the market price at that time, which may be below face value. Even a government guarantee or insurance covering specified payments does not preserve the price you could receive if you sell early.

A bond fund owns a changing portfolio of bonds or other debt securities. Your shares represent an interest in that portfolio, not a promise that your principal will be returned on one fixed date. The manager may buy and sell securities, holdings mature at different times, and the fund’s market value can rise or fall. Waiting for a bond fund to “mature” therefore does not guarantee recovery of your original purchase price. The SEC’s bond FAQ explains maturity, early sale, and repayment risk at Bonds – FAQs.

The principal risks to understand

Interest-rate and market-value risk

This is the direct risk from higher yields. The fund’s net asset value may decline as the market prices of its existing fixed-rate holdings decline. Longer maturities and higher duration generally increase the size of that sensitivity. A decline can occur even when every issuer continues making scheduled payments; the change is in what those securities are worth in the market today.

Credit and issuer risk

Credit risk is the possibility that an issuer fails to pay interest or principal as promised, or that investors mark the security down because the issuer’s financial condition worsens. The SEC notes that this risk may be minimal for funds investing in U.S. government bonds and generally higher for bonds from poorly rated issuers. Government exposure, however, does not remove the interest-rate risk described above. Review the fund’s credit-quality ranges, issuer mix, and any limits on lower-rated debt.

Reinvestment and prepayment risk

Prepayment risk is most visible when rates fall: an issuer may repay a bond early, leaving the fund with cash that may have to be reinvested at a lower yield. The same portfolio turnover and cash-flow changes matter during a rising-rate period because they determine how quickly the fund can replace older holdings with securities offering higher yields. A falling share price does not by itself prove that the fund’s income has permanently fallen, and higher new-market yields do not guarantee a rapid recovery in either income or value.

Inflation risk

Fixed interest payments may buy less when prices for goods and services rise. Inflation can therefore reduce the purchasing power of a fund’s distributions even if the fund’s issuers pay on time. Whether inflation protection exists depends on the securities and strategy; do not infer it from the fund’s maturity label.

Liquidity, concentration, and broader market risks

Some securities may be harder to sell quickly at a favorable price, particularly during stressed markets. A fund concentrated in one sector, issuer group, geography, or security type can be affected more severely by a problem in that area. Market-wide conditions, issuer-specific events, and liquidity constraints can add to the rate-driven move. The prospectus should identify which of these risks apply to the particular fund.

How to evaluate a long-term bond fund before buying or holding it

  1. Find the current duration. Use the latest fact sheet, prospectus, or shareholder report. Treat the figure as a comparative sensitivity indicator, not a promise that a specific rate move will produce a specific percentage loss.
  2. Check the maturity profile. Look for the portfolio’s average or stated maturity range and whether holdings are concentrated in the longest maturities. Compare funds with similar objectives rather than comparing a long-term fund with a short-term fund as though they served the same purpose.
  3. Identify what the fund actually owns. Determine whether the portfolio contains government, municipal, corporate, mortgage-backed, zero-coupon, or mixed debt securities. Each category has different cash-flow, credit, call, and prepayment characteristics.
  4. Review credit quality and issuer mix. Note the proportions in government, investment-grade, lower-rated, or unrated securities and whether one issuer or sector dominates. Lower credit quality can add losses unrelated to the rate move.
  5. Read the latest prospectus. The SEC’s guide to the investment objective, strategies, and risks is at How to Read a Mutual Fund Prospectus. Pay attention to the stated objective, permitted securities, duration or maturity limits, derivatives, concentration policy, and the complete risk section.
  6. Read the most recent shareholder report. It provides a dated view of holdings, portfolio changes, performance discussion, and expenses. A generic fund description or an old performance number may no longer describe the portfolio you would own.
  7. Consider your need for the money. If you may need to sell during a period of rising rates, a market-value decline becomes a realized loss. Do not choose a fund on the assumption that holding it for a certain number of years creates an individual-bond-style maturity guarantee.

Comparison lens What to examine Why it matters when rates rise
Duration Each fund’s current reported duration Indicates relative sensitivity to interest-rate changes; it changes over time and is not a complete risk measure.
Maturity profile Average maturity and concentration in longer- or shorter-maturity holdings Longer-maturity portfolios generally have greater rate sensitivity than otherwise similar shorter-maturity portfolios.
Credit quality and issuer mix Government, investment-grade, lower-rated, and issuer or sector exposures Credit deterioration can add losses beyond the effect of changing market yields.
Security types and strategy Government, municipal, corporate, mortgage-backed, zero-coupon, or mixed debt; plus any stated strategy constraints Different securities have different cash flows, call or prepayment behavior, and market risks.
Other disclosed risks Prepayment, inflation, market, issuer, liquidity, and concentration risks These risks can affect value or income even when the rate move is the same.
Current documents Latest prospectus, shareholder report, and reported holdings Fund composition and risk can change; current disclosures are more relevant than a general category label.

What higher rates may do to the fund’s income

A lower share price and the fund’s distributions are related but not interchangeable. Income depends on the coupons and other cash flows currently entering the portfolio, securities that mature or are sold, purchases made with available cash, turnover, and the timing of reinvestment. As older bonds roll off, the manager may be able to buy higher-yielding securities, but the pace and size of that adjustment vary by fund.

For that reason, there is no general timetable by which a long-term fund’s income or share price must recover after a rate increase. A fund-specific judgment requires its current holdings, duration, cash-flow profile, prospectus, and shareholder report. The SEC’s fund disclosures explain what to check, but they do not promise a future yield or recovery date.

Common mistakes to avoid

  • Assuming “government” means no loss is possible. Government guarantees address specified payments and principal at maturity, not the market price before maturity.
  • Using maturity alone as a risk score. Duration, coupon structure, security type, credit quality, and embedded options also influence sensitivity.
  • Multiplying a duration number mechanically. A reported duration is an estimate of sensitivity under particular conditions, not a guaranteed result for every rate movement or portfolio change.
  • Treating a fund like a bond ladder with a final payoff. Fund shares do not have one maturity date that returns each investor’s original principal.
  • Looking only at the distribution yield. Yield does not reveal the fund’s duration, credit exposure, liquidity, concentration, or potential market-value loss.
  • Relying on stale documents. Holdings, duration, and strategy can change, so use the latest prospectus and shareholder report.

Bottom line for a rising-rate environment

The central risk is a decline in the fund’s net asset value as higher market yields reduce the prices of its existing fixed-rate bonds. Long-term funds are generally more exposed because their holdings have longer cash flows and usually greater duration, but the actual outcome depends on the portfolio’s securities, credit quality, prepayment features, and other risks. Before investing or deciding whether to sell, read the fund’s current disclosures and compare duration, maturity, holdings, and credit exposure with alternatives that have similar objectives.
