You own shares of the fund, while the fund owns the underlying stocks. Your result depends on the portfolio’s income, gains, losses, expenses and the value of your fund shares.
In the United States, conventional open-end mutual funds are bought from the fund or an intermediary and normally priced once each business day at the next calculated net asset value (NAV). Rules, taxes, fees and availability can differ by country and by fund, so the fund’s current documents control.

What is an equity mutual fund?
An equity mutual fund is an SEC-registered open-end investment company that pools money from many investors. The fund uses that pool to buy stocks according to a stated objective and strategy. The U.S. Securities and Exchange Commission describes a stock as an ownership interest in a company and a proportional share in its assets and profits. A fund share instead gives you a proportional interest in the mutual fund’s portfolio and results; you do not directly own a separately registered fraction of every company the fund holds.
Think of the fund as a shared basket of stocks. A professional adviser, following the fund’s rules, decides what the basket may contain. Every investor shares in the basket’s gains, losses, income and expenses in proportion to the number of fund shares owned. The basket analogy is only a starting point: each fund has its own holdings, concentration limits, trading policies, costs and risks.

How buying and selling fund shares works
1. You place an order
You can generally buy shares directly from the fund or through an intermediary such as a broker or investment adviser. The intermediary may impose its own account rules or transaction charges, while the fund may have shareholder fees described in its prospectus. Confirm the available share class, minimum investment and charges before submitting an order; none of those terms is universal.
2. The fund calculates NAV
Net asset value is the value of the fund’s assets minus its liabilities, divided by the number of shares outstanding. Assets can include stocks, cash and other permitted investments; liabilities can include expenses and amounts owed by the fund. Mutual funds generally calculate NAV once per business day. An order accepted before the fund’s applicable cutoff receives the next calculated price, subject to the fund’s procedures. During the day, you ordinarily do not know the exact price at which a conventional open-end mutual-fund order will execute.

4. You redeem shares
To sell, you submit a redemption request to the fund or intermediary. The fund normally pays the next applicable NAV, minus any redemption fee that the fund’s rules permit. Settlement timing, cutoff times and payment methods vary, so read the account agreement and prospectus rather than assuming same-day cash.
Mutual funds versus ETFs
Do not confuse a conventional open-end mutual fund with an exchange-traded fund. ETF shares trade on an exchange during market hours at a market price that can be above or below NAV. Mutual-fund investors transact with the fund at the next calculated NAV, not at a continuously changing exchange quote. Some funds may be listed or structured differently, so verify the product type in its prospectus.
How equity mutual funds can make or lose money
Your return can come from three sources identified by the SEC:
- Income distributions: Stock funds commonly receive dividends from portfolio companies and may distribute that income to shareholders.
- Capital-gains distributions: When the fund sells an appreciated holding, it may distribute realized gains to shareholders, subject to the fund’s accounting and tax rules.
- NAV growth: If the portfolio’s holdings increase in value after expenses and liabilities, the fund’s NAV can rise.
A distribution may be paid in cash or reinvested to buy additional fund shares. Reinvestment increases your share count, but it does not make the distribution an extra return on top of the fund’s total performance; the NAV generally adjusts when a distribution is paid. Prices and distributions can also fall. You can lose some or all of the money invested, and a mutual fund is not insured or guaranteed by the FDIC or another government agency.
Past performance is not a forecast. Historical results can show how volatile a fund was during the periods reported, but they do not establish what it will earn next. The SEC states this plainly in its mutual-fund guidance.

Active and index equity funds
Index funds
An index fund seeks to track a specified market index before fees. It usually follows a passive approach: instead of choosing securities primarily to beat an index, the adviser builds a portfolio intended to represent that index. Tracking may use every security in the index or a representative sample.
Passive management can involve less trading and may have lower fees, but “index” does not automatically mean “cheapest.” An index fund still bears the risks of the securities in its index and can trail the index because of expense deductions, trading costs, cash holdings, sampling and other tracking error. The SEC’s explanation is at Investor.gov’s Index Funds page.
Actively managed funds
An active fund’s adviser selects investments to pursue the objective stated in the prospectus rather than simply attempting to replicate an index. The manager may change sector weights, individual holdings or cash levels. Active decisions can help or hurt relative to a benchmark, and results depend on the manager, process, costs and market conditions.
How to use the distinction
Ask what benchmark is relevant, how the fund defines success and how much the portfolio differs from that benchmark. Comparing a concentrated active fund with a broad-market index fund only by one-year return can hide major differences in risk, diversification and purpose.
Are equity mutual funds risky?
Yes. Stocks can lose value because of company results, economic conditions, interest rates, regulation, geopolitical events, market sentiment or other factors. A fund spreads ownership across holdings, but diversification reduces company-specific risk; it does not eliminate market risk.

Concentration risk
A sector, industry or single-country fund may hold fewer companies or place a large portion of assets in one area. Even a fund with many securities can be concentrated in its largest positions. Review the current holdings and sector weights instead of treating the words “mutual fund” as a guarantee of broad diversification.
Overlap risk
Owning several funds does not necessarily create several independent exposures. Different funds may own the same large companies or sectors. Compare the top holdings and objectives of all your investments to see whether the combination is more concentrated than it appears.
Strategy and trading risks
Small-company, emerging-market, thematic and leveraged strategies can behave very differently from a broad domestic stock fund. Active trading can increase transaction costs and taxable distributions. The fund’s principal-risk section identifies the risks the adviser considers material; read it before investing.

| Strategy and benchmark | Is it index-tracking or active? Which index or benchmark is used, and how closely does the portfolio follow it? |
| Portfolio and concentration | Which companies, sectors, countries and asset types dominate the holdings? How much overlap exists with funds you already own? |
| Costs | What is the operating expense ratio and what shareholder charges apply when buying, redeeming or holding shares? |
| Risks | What principal risks, volatility drivers, liquidity limits or strategy-specific risks are disclosed? |
| Performance context | How did the fund perform over the periods shown, after expenses, versus an appropriate benchmark? Do not treat past results as a prediction. |
For identical gross performance, lower costs generally leave more return for the investor because expenses are deducted from fund assets. That comparison is meaningful only when the funds have reasonably similar objectives and risks; a cheaper fund is not automatically the better fit.

Fees, expenses and the documents that disclose them
Operating expenses
Fund operating expenses are taken from fund assets. Because they reduce the fund’s NAV, you usually pay them indirectly rather than receiving a separate bill. They can include management, administration, distribution and other operating costs listed in the fee table.
Shareholder charges
Separate charges may apply when you buy shares, redeem them or hold them under particular conditions. Sales charges, redemption fees, account fees and exchange fees differ by fund and share class. Do not assume that a fund with no purchase charge has no other costs.
Prospectus and shareholder report
The prospectus is the primary starting document. It describes the objective, strategies, principal risks, fee table and historical performance presentation. The most recent shareholder report provides portfolio and financial information for the reporting period. The SEC’s guide to the prospectus is dated June 13, 2016, and is available at How to Read a Mutual Fund Prospectus, Part 1. Because terms and holdings change, use the current versions supplied by the fund.

There is no universal current expense ratio, minimum investment, sales load, tax rate or expected return for all equity funds. Check the specific fund’s current prospectus, shareholder report and reliable current cost information before placing an order.
A practical due-diligence process
- Define the job. Write down whether you are seeking broad stock exposure, a sector allocation, international exposure, income or another stated purpose. Keep this as an objective, not a promise of return.
- Read the summary and statutory prospectus. Confirm the objective, permitted investments, benchmark, principal risks, fees, purchase rules and redemption procedures.
- Inspect the portfolio. Review current top holdings, sector and geographic exposure, turnover information and overlap with your other funds.
- Compare costs on an equal basis. Look at operating expenses and all applicable shareholder charges for the same investment amount and holding period.
- Put performance in context. Compare several periods and the appropriate benchmark after expenses. Note that the displayed history may cover a market environment unlike the one ahead.
- Confirm transaction details. Check the intermediary’s cutoff time, settlement process, minimums, available share class and how distributions are paid or reinvested.
- Recheck periodically. A fund can change managers, holdings, fees, strategy language or risk profile. Revisit the current documents when your circumstances or the fund changes.
Common mistakes and how to avoid them
- Expecting an intraday price: Conventional mutual-fund orders receive the next calculated NAV, not a live exchange quote.
- Choosing by last year’s return: A strong period may reflect unusual market conditions and says nothing certain about the next period.
- Assuming every fund is diversified: Narrow sector funds and overlapping funds can leave substantial concentration.
- Ignoring indirect costs: Operating expenses reduce NAV even when no separate invoice arrives.
- Confusing a distribution with extra profit: Reinvested distributions buy shares, but the NAV generally adjusts when the distribution is paid.
- Skipping the prospectus: The fund name and marketing summary cannot replace the objective, risk and fee disclosures in the current documents.
- Assuming U.S. rules apply everywhere: Tax treatment, investor protections, dealing times and product structures vary by jurisdiction.
What to remember
Equity mutual funds provide a pooled way to own a professionally managed portfolio primarily invested in stocks. You buy and redeem fund shares at the next applicable NAV, and your result can consist of income distributions, capital-gains distributions and changes in NAV after expenses. Loss is possible, and neither diversification nor past performance guarantees a particular outcome.
Before investing, match the fund’s objective and risks to its intended role, examine concentration and overlap, compare all costs, and read the current prospectus and shareholder report. This is general educational information, not individualized investment, tax or legal advice.
