A credit default swap (CDS) is an over-the-counter contract that transfers the risk of a borrower’s specified credit event from a protection buyer to a protection seller. The buyer pays a recurring premium, called the CDS spread, on a notional amount. If the reference entity or obligation suffers a contract-defined event such as failure to pay, bankruptcy or qualifying restructuring, the seller makes the specified contingent payment.
A distressed CDS spread means protection has become unusually expensive because the market perceives severe credit risk, uncertainty or liquidity stress. There is no universal CDS-specific distress cutoff. Market participants often use 1,000 basis points (10 percentage points per year) as a practical credit-market reference, especially because distressed-bond indexes use that level, but a 1,000-basis-point CDS is not an automatic declaration of default.

What is a CDS in simple terms?
Think of a CDS as insurance-like protection on a named borrower, although it is a financial derivative rather than an ordinary insurance policy. One party buys protection against a specified credit event affecting a company, sovereign, municipality or credit index. The other party sells that protection and receives premium payments.
The contract identifies a reference entity and often a particular reference obligation. It also defines which events count, how they are verified, which obligations can be delivered, how losses are calculated and how settlement occurs. A buyer does not necessarily have to own the underlying bond to buy protection; institutional investors and dealers can use CDS to hedge, express a view on credit risk or transfer exposure.

The two sides of the contract
- Protection buyer: pays the CDS spread, normally in periodic installments, on the agreed notional amount.
- Protection seller: receives the premium and must make the contract’s payment if a qualifying credit event occurs.
- Reference entity or obligation: the corporate, sovereign, municipal borrower or index whose credit performance is referenced.
The Federal Reserve describes the basic arrangement as a buyer making periodic payments to a seller in exchange for a payment if the reference entity defaults. The contract, not a general market assumption, determines what qualifies as a credit event.
How a credit default swap works
1. The parties agree the contract terms
Before trading, the counterparties specify the reference entity, notional amount, maturity, premium or running spread, payment dates, credit-event definitions, deliverable obligations, recovery treatment and settlement method. Documentation commonly addresses failure to pay, bankruptcy, insolvency and restructuring, but the exact wording matters. Two CDS contracts referencing the same borrower can produce different economics if their restructuring language, maturity or other terms differ.
2. The buyer pays the running premium
The spread is quoted in basis points per year on the notional amount. One hundred basis points equals 1 percentage point. A 500-basis-point running spread therefore represents 5% per year of notional before payment conventions, accrued premium, any upfront amount and other contract adjustments.

For an arithmetic illustration, a $10 million notional with a 500-basis-point running spread corresponds to $500,000 in annualized premium: $10,000,000 × 0.05. Actual cash flows can differ because premiums are paid periodically, the contract may include an upfront payment, and the amount owed can be adjusted for accrued premium and settlement terms.

3. A credit event triggers settlement
If a contract-defined event occurs, the seller pays according to the agreed settlement process. In a cash settlement, the payment generally reflects the loss implied by the post-event value or auction price of eligible obligations. In a physical settlement, the buyer may deliver an eligible obligation and receive the contractual amount. Recovery assumptions therefore matter: a lower expected recovery generally implies a larger potential loss and can affect the quoted spread.
How to read a CDS spread
The spread is the market price of protection, not a direct statement that default will occur. The SEC says the quoted spread is principally based on the probability that the reference entity will default and is the price required to compensate the counterparty for credit risk. In practice, the quote also incorporates expected recovery, risk aversion, liquidity, financing conditions, contract details and the supply and demand for hedges.
| Quoted spread | Annualized rate on notional | Simple annual premium on $10 million notional |
|---|---|---|
| 100 bps | 1% | $100,000 |
| 500 bps | 5% | $500,000 |
| 1,000 bps | 10% | $1,000,000 |
The dollar figures in this table are arithmetic illustrations of a running spread. They are not live market quotes and exclude upfront amounts, accrual, payment-frequency effects, recovery and settlement adjustments.

When a CDS spread widens, protection sellers generally demand more compensation. The market may be pricing a deterioration in perceived creditworthiness, a higher expected loss, greater uncertainty or a larger risk premium. When the spread narrows, the market is demanding less compensation, all else equal.

A move must be interpreted in context. A 900-basis-point spread that rose from 300 basis points can signal a more abrupt deterioration than a stable 1,000-basis-point spread. The level and the change both matter.
What does “distressed” mean for a CDS?
“Distressed” is a market description, not a universal legal category or a standardized CDS status. It usually conveys that the cost of protection is exceptionally high and that investors perceive a substantial chance of default, restructuring or severe credit impairment, together with significant uncertainty or liquidity and risk-premium effects.
Why 1,000 basis points is often mentioned
A 1,000-basis-point spread equals 10 percentage points of annualized premium on notional. The International Monetary Fund recorded 1,000 basis points as a commonly used threshold for distressed securities in its 2004 work on sovereign-spread crises. S&P Dow Jones Indices’ U.S. High Yield Corporate Distressed Bond Index includes bonds with an option-adjusted spread of at least 1,000 basis points; that methodology was accessed in 2026.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsThose references explain why commentators often use 1,000 basis points as a shorthand for distress. They do not create a mandatory CDS threshold. A CDS can be described as distressed below or above that level depending on the issuer, maturity, market regime and contract terms.

What a distressed spread does not prove
- It does not guarantee that the reference entity will default.
- It is not the same thing as a 10% annual default probability.
- It does not identify the timing of a possible default.
- It does not by itself reveal the recovery rate or the loss given default.
- It does not separate expected default compensation from liquidity and broader risk premia.
CDS-implied distress probabilities can be distorted by investors’ risk aversion. A large difference between CDS and bond pricing can also arise from liquidity, funding and dealer-balance-sheet constraints rather than a change in expected default alone.
Is a CDS spread the same as default probability?
No. The spread is a price for protection. A simplified credit model may use the spread, an assumed recovery rate and a time horizon to estimate an implied default likelihood, but the result is model-dependent and embeds risk premia. It is not an observed probability and should not be presented as one.
For example, a 500-basis-point quote means a 5% annualized running premium on notional before contract adjustments. It does not mean that the borrower has a 5% chance of defaulting during the next year. Translating a spread into a probability requires assumptions about recovery, discounting, premium timing, the shape of the hazard rate and the compensation investors demand for bearing risk.

- Match the issuer and maturity. Compare five-year CDS with five-year CDS or ten-year with ten-year. A maturity mismatch can create a false signal because the credit curve may be upward- or downward-sloping.
- Check both level and change. Record the current spread and its starting point. A large, sustained increase can be more informative than a high but stable level. BIS research has identified stress episodes using sustained increases relative to a threshold and unusually large four-month changes.
- Inspect the CDS-bond basis. Compare the CDS with the spread on a comparable cash bond. A large basis may reflect bond liquidity, financing costs or dealer constraints, so it should not automatically be interpreted as a change in default expectations.
- Review recovery and documentation. Expected recovery, deliverable obligations, restructuring language, settlement method, coupon convention and any upfront payment can affect quoted levels.
- Seek confirmation from other markets. Check ratings actions, equity prices, bond option-adjusted spreads, funding spreads and relevant macro stress. A CDS move is more persuasive when several indicators point in the same direction.
Example: separating level from shock
Suppose Issuer A’s five-year CDS is 900 basis points after rising from 300. Issuer B’s five-year CDS is 1,100 basis points but has been near that level for months. Issuer B has the higher level and may be viewed as more severely impaired, while Issuer A has experienced the sharper recent deterioration. Neither observation alone establishes that either issuer will default.

Why CDS markets matter
CDS markets let investors transfer credit risk without necessarily trading the underlying bond. A bondholder can buy protection to hedge, while a protection seller can take credit exposure in return for premium. Prices update continuously as market participants reassess borrowers, making CDS a forward-looking complement to accounting information and bond yields.
The scale of the market has varied substantially. The Federal Reserve reported global CDS notional value of approximately $6 trillion in 2004, $24 trillion in 2013 and a peak of $58 trillion before the global financial crisis. Notional value measures the reference amount used to calculate payments; it is not the same as the market value of all contracts or the amount that would be lost in a default.
Practical pitfalls when interpreting a distressed quote
- Treating 1,000 bps as a rule: use it as a convention, not a regulator-defined CDS cutoff.
- Calling the spread a probability: describe it as the price of protection and qualify any model-based probability estimate.
- Ignoring maturity: compare contracts on the same point of the credit curve.
- Overlooking contract differences: restructuring terms, settlement and deliverable obligations can change economics.
- Reading one market in isolation: liquidity stress can move CDS and bonds differently.
- Confusing notional with exposure: the notional sets the premium calculation, while the contingent loss depends on the contract and recovery outcome.
A concise checklist for readers
- Identify the reference entity, obligation, maturity and currency.
- Convert the quote correctly: 100 basis points equals 1% per year on notional.
- Ask whether the quote includes a running spread, an upfront amount or both.
- Compare the current level with its own history and with comparable issuers.
- Check recovery assumptions and credit-event language.
- Compare CDS pricing with bonds, ratings, equities and funding markets.
- Describe “distressed” as severe market-implied credit risk, not as proof of imminent default.
Bottom line
A CDS is a contract for paid protection against specified credit events. Its spread is the annualized premium in basis points on a notional amount. A distressed spread signals that protection is unusually costly and that the market sees serious credit risk, but it also reflects recovery expectations, liquidity and risk premia. The 1,000-basis-point convention is useful context—especially for distressed bonds—not a universal CDS threshold or a default probability. Sound interpretation requires matching maturities, tracking the change in the spread, examining the CDS-bond basis and confirming the signal across other markets.
