An AI valuation bubble does not mean artificial intelligence is fake or that every AI company is overpriced. It means a startup’s price relies on growth, margins, adoption, financing or exit assumptions that are materially more optimistic than its demonstrated economics. For investors, the practical test is whether the company can justify its valuation after conservative assumptions for paid revenue, inference costs, capital needs, competition, financing access and exit timing.
The warning signs are real: AI attracted 61% of global venture-capital investment in 2025, and deals above $100 million represented about 73% of AI investment value, according to the OECD (2026). Those figures show concentration and expectation risk, not proof that all AI startups are in a bubble. The same market can contain durable businesses and bubble-like prices at the same time.

An AI valuation bubble exists when investors price a startup for outcomes that are substantially better than its current evidence supports. The gap may involve several assumptions at once: very fast customer adoption, durable pricing power, falling computing costs, high gross margins, continued access to financing and a successful acquisition or initial public offering.
A correction becomes possible when one or more of those assumptions breaks. Revenue growth can slow, pilots can fail to convert, inference and infrastructure costs can remain high, new funding can become scarce, or public and private comparable valuations can fall. The Bank of England says AI-related valuations are underpinned by forecasts of strong long-term earnings growth, but those forecasts are highly uncertain and depend on infrastructure build-out, continued financing access and the pace of adoption across the economy.

This definition is narrower than saying “AI is a bubble.” It asks whether a particular price is defensible for a particular company, at a particular stage, given the cash it will need and the economics it has actually demonstrated.
Why are AI startup valuations drawing bubble concerns?
Expectation stacking can make a small miss produce a large reset
Investors may simultaneously assume rapid adoption, premium pricing, falling compute costs, excellent gross margins and an attractive exit. Each assumption is uncertain. When they are stacked into one valuation model, a modest shortfall in any major input can reduce the value much more than the headline growth rate suggests.
Mega-deals can make the market look broader than it is
In 2025, deals larger than $100 million accounted for about 73% of the value of AI investment, the OECD reports. A small number of very large financings can therefore drive the market total without proving that thousands of smaller startups have comparable demand, margins or financing options.
Later rounds are a separate test from an early headline price
CB Insights reported a median early-stage startup valuation of $25 million in 2024 and described early-stage pricing as a potential reality check for companies that have not yet proved growth. A high seed or Series A price can become a problem if the business must later raise at a lower valuation, grow far faster than expected, or accept more dilution to reach its next milestone.
AI businesses can be unusually capital intensive
Model training, specialized talent, data, cloud capacity, energy and inference can require repeated financing. A startup may appear inexpensive on a revenue multiple while still needing a large future cash injection before it reaches breakeven. The relevant question is not only how much revenue exists today, but how much capital is required to turn that revenue into durable free cash flow.

Circular investment can reinforce both prices and demand
BIS analysis found that 55.2% of incoming investment into AI firms came from other AI firms between 2021 and 2025. It also found that 46.4% of the value of AI-to-AI deals involved commercial supply-chain relationships. Those links can create genuine business activity, but they can also make valuations and customer demand look mutually stronger while increasing dependence on a small network of counterparties.
How concentrated is AI venture funding?
The available figures show why investors should separate market excitement from broad commercial validation.
| Measure | Reported result | What an investor should infer |
|---|---|---|
| AI share of global VC investment, 2022 | 30% | A historical baseline before the latest concentration. |
| AI share of global VC investment, 2025 | 61%, or $258.7 billion of $427.1 billion | AI took more than half of all global VC dollars, making portfolio and financing conditions unusually sensitive to AI sentiment. |
| AI mega-deals above $100 million, 2025 | About 73% of AI investment value | Headline totals were heavily influenced by a small number of very large financings. |
| AI share of venture funding, 2024 | 37% | AI captured a large portion of dollars even before the 2025 figure reported by the OECD. |
| AI share of venture deals, 2024 | 17% | Dollar concentration was higher than deal-count concentration, indicating that larger checks drove much of the funding share. |
| Median early-stage startup valuation, 2024 | $25 million | Early pricing can be high before later-stage growth has been demonstrated. |
| AI target share of investment deals by value, 2021–2025 | 28.7% | AI was a substantial target of investment across the period, but this figure is not a measure of profitability. |
| Incoming AI-firm investment from other AI firms, 2021–2025 | 55.2% | Capital links between AI companies may amplify both expansion and stress. |
The OECD cautions that long-term AI prospects remain strong but investment markets are cyclical, so past trends should not be used as a simple forecast of future returns. Concentration is a reason to perform more diligence; it is not, by itself, evidence that every company is overvalued.
How can an investor tell whether an AI startup is overvalued?
Rebuild the valuation from operating evidence rather than accepting the last round as an objective price. The following checks connect the company’s price to the risks identified by the Bank of England, OECD, CB Insights and BIS.
1. Separate paid production from experiments
Break revenue into recurring production contracts, one-time implementation fees, pilots, free credits and partner-funded usage. A large usage number is less informative when customers are not paying, can cancel without penalty, or are consuming subsidized capacity. Record conversion from pilot to paid production and the time required to reach that point.

2. Test revenue quality and retention
Review gross and net revenue retention, renewal rates, expansion within existing accounts and customer concentration. Ask whether growth comes from many independent customers or from a few strategic relationships. A startup whose growth depends on one customer, one use case or one channel has less evidence of repeatable demand than its top-line growth may imply.
3. Calculate gross margin after the full AI cost stack
Include model and inference charges, cloud hosting, data licensing, storage, monitoring, security, support and human review. Distinguish contractual gross margin from an estimate that excludes costs the company currently absorbs. If margins improve only under a future assumption about cheaper compute or better model efficiency, treat that improvement as a scenario rather than as current performance.
4. Measure capital intensity and runway
Estimate the cash needed to reach the next objective—such as breakeven, a defined revenue level or a production milestone—under conservative financing assumptions. Then model what happens if the next round is delayed, smaller than planned or priced below the current round. A company with strong growth but only a short runway can still face a forced down round.
5. Check defensibility beyond access to a model
Identify what prevents a customer, competitor or model provider from replicating the product. Possible sources include proprietary data rights, workflow integration, distribution, switching costs or intellectual property. Access to a widely available model is an input, not automatically a moat.
6. Benchmark the price appropriately
Compare the startup with recent transactions at the same stage and with relevant public companies, adjusting for differences in growth, gross margin, retention, customer concentration and capital requirements. A revenue multiple is not comparable when one company has production revenue and the other has mostly pilots, or when one includes inference costs and the other does not.

7. Write down the assumptions behind the next liquidity event
List the growth, margin, financing and market conditions required for the next round, acquisition or IPO. Then create a downside case in which adoption is slower, financing is more expensive and exit multiples are lower. The valuation is fragile when several optimistic assumptions must all hold for investors to earn an acceptable return.
What does a 50% over-investment estimate mean?
A 2026 BIS working paper models AI investment over-commitment at around 50% above an efficient baseline under a conservative scenario. This is a model-based estimate of aggregate over-investment, not a finding that each company is 50% overvalued or that a crash is certain.
The result is useful as a warning about incentives. In a race, investors and companies may spend beyond the level that would maximize long-term economic efficiency because they fear missing a strategic position. The paper also concludes that larger booms can end in more disruptive busts and that concentrated financial links can transmit a failure from one firm to others.

A correction can move through several channels at once. The IMF identifies lofty asset valuations, debt and leverage as vulnerabilities that can amplify adverse shocks. BIS research adds that circular equity and supply-chain relationships can transmit stress between AI firms.
- Investor retrenchment: A lead investor that suffers losses or faces redemptions may stop supporting follow-on rounds, even if the startup’s own metrics have not changed overnight.
- Supplier stress: A distressed cloud, model or infrastructure supplier can change prices, capacity or credit terms, raising costs for dependent startups.
- Down rounds: A lower-priced financing can dilute existing shareholders, reset employee option incentives and make recruitment harder.
- Customer budget cuts: Companies may defer experimental AI projects first, exposing startups whose revenue depends on pilots or discretionary spending.
- Exit-market contraction: Lower public multiples and fewer acquisitions can extend the time to liquidity, forcing startups to raise more capital on worse terms.
These are second-order effects. A startup can miss a financing milestone because its investor, supplier, customer or potential acquirer is under pressure, not because its software stopped working.

What happens if AI funding dries up?
The outcome depends on the company’s unit economics and cash position. Funding scarcity is survivable for a startup that can reduce burn, retain paying customers and reach a near-term operating milestone. It is dangerous for a company that must keep raising to subsidize usage or to pay infrastructure costs that revenue does not cover.
| Company condition | Likely response to tighter funding | Investor question |
|---|---|---|
| Paid production revenue, improving margin and diversified customers | Slow hiring, prioritize profitable use cases and extend runway. | Can management reach cash-flow breakeven without assuming a new round? |
| Fast growth but high inference and support costs | Raise prices, limit usage, redesign the product or accept slower growth. | What is the margin after the customer receives the service promised? |
| Mostly pilots, credits or partner-funded consumption | Conversion may stall as customers cut experimental budgets. | How many customers have paid for sustained production use? |
| Heavy dependence on one investor, supplier or commercial partner | A single counterparty’s retrenchment can create an immediate cash or capacity gap. | What substitute financing, supplier and distribution options exist? |
| Valuation set by a recent mega-deal | A later financing may reset the price sharply if comparable transactions fall. | Does the business still work at a lower exit multiple and a delayed round? |
Which evidence supports caution without proving that AI is a bubble?
AI has genuine commercial and productivity potential, and the sources do not establish that its underlying technology lacks value. They do show that capital allocation is unusually concentrated and sensitive to expectations. OECD data document the scale of funding; CB Insights highlights the gap between early valuations and later proof; the Bank of England emphasizes uncertain long-term earnings; and BIS research points to circular exposure and possible over-investment.

The balanced interpretation is conditional. A company can be fundamentally valuable while its current financing price is too high. Conversely, a high valuation can be defensible when recurring revenue, retention, margins after inference, capital efficiency and customer diversification support the assumptions embedded in the price.
What should startup investors do before committing capital?
- Rebuild the price: Use a downside revenue case and a lower exit multiple instead of treating the latest round as fair value.
- Normalize usage: Remove pilots, free credits and partner-funded consumption from the recurring-revenue analysis.
- Stress-test gross margin: Include every model, cloud, data, support and human-review cost at expected production volume.
- Model financing delays: Calculate runway if the next round is six or more months late, smaller than planned or priced below the current round.
- Test concentration: Examine customer, use-case, investor, supplier and partner dependencies, including AI-to-AI commercial relationships.
- Benchmark with adjustments: Compare stage-appropriate transactions and public companies only after accounting for growth, margin and capital-intensity differences.
- Define a pass condition: Invest only if the company remains viable when one or more optimistic assumptions fails.
The central decision is therefore not “Is AI real?” It is “Can this startup’s price be justified by conservative economics, and can the company survive if financing and exit conditions deteriorate?” High funding shares and large deals should increase the depth of that analysis, not replace it.
Frequently Asked Questions
Does AI receiving most venture capital prove there is a bubble?
No. A high funding share measures where capital went, not whether each recipient is mispriced. The OECD’s warning that markets are cyclical means concentration should be treated as context for diligence rather than as a standalone valuation test.
Why can an AI company with strong revenue still be risky?
Revenue may be accompanied by low or negative gross margin when inference, hosting, data and human review are included. It can also depend on a few customers or require repeated external financing before the business reaches breakeven.
The Tool Desk
Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →What is the most important question to ask about an AI startup’s customers?
Ask how much usage is paid production consumption that renews without subsidies, pilots or partner funding. Then examine whether customers expand and renew across independent use cases rather than concentrating in one strategic account.
How do circular AI investments affect a startup investor?
When AI companies invest in one another while also buying from one another, reported demand and valuation can reinforce each other. A disruption at one counterparty may therefore affect financing, sales and supply at the same time, so investors should map those links explicitly.
