VPF vs NPS: Which retirement investment should salaried employees choose?

Choose VPF if you want an EPF-based account, the declared provident-fund interest framework and access subject to EPF rules. Choose NPS if your employer contributes, you want a dedicated pension account and you accept market-linked returns plus annuity requirements at some exits. Neither is universally better: your tax regime, employer policy, liquidity needs, risk tolerance and retirement-income plans determine the result.

The comparison below uses the latest cited government figures: EPF interest of 8.25% for 2024–25, approved on 26 May 2025, and the tax and withdrawal rules described by EPFO, the Income Tax Department, PFRDA and the Department of Financial Services.

VPF and NPS are different kinds of retirement savings

Voluntary Provident Fund (VPF) is an employee contribution choice inside the Employees’ Provident Fund (EPF) account. EPFO compliance guidance says an employee can contribute more than the normal 12% as VPF, subject to EPF Scheme conditions. The employer does not automatically have to match the extra amount: it may contribute at the statutory rate subject to the wage ceiling, or at a higher rate where the applicable arrangement permits it.

The National Pension System (NPS) is a pension account administered by the Pension Fund Regulatory and Development Authority (PFRDA). PFRDA describes NPS as voluntary for Indian citizens, with subscriber contributions invested through a chosen pension fund across regulated asset classes. Returns therefore depend on market performance and the asset allocation selected under NPS investment guidelines.

That distinction drives the entire decision. VPF adds money to a provident-fund structure with a declared annual EPF credit rate. NPS places money in market-linked investments designed to build a retirement corpus and, for specified exits, an annuity-funded income stream.

Quick comparison: VPF versus NPS

Decision factor VPF NPS
What it is Optional employee contribution above the normal EPF contribution, held in the EPF account. A regulated pension account in which contributions are invested by a selected pension fund.
Return framework Uses the EPF interest rate declared for the relevant year. The latest cited rate is 8.25% for 2024–25; it is not a promise of future rates. Market-linked; there is no single declared annual NPS interest rate that can be treated as guaranteed.
Investment risk The account is not exposed to the same direct market-allocation choice as NPS; the credited rate can change by year. Returns vary with asset allocation and market performance.
Employer contribution The employer may continue at the statutory rate, subject to the EPF rules and applicable wage ceiling, or contribute more where permitted. A corporate employer can offer NPS voluntarily or make participation mandatory under its plan. Employer contributions receive deductions within statutory limits.
Access before retirement Advances, transfers and final settlement follow EPF Scheme conditions. Eligibility, amount and purpose requirements apply. Tier-I is retirement-oriented. Partial and premature withdrawals are rule-based and depend on the applicable subscriber category and regulation.
Exit design Remains within the provident-fund settlement framework. Some premature exits require most of the withdrawal to fund an annuity. In the Department of Financial Services case described below, no more than 20% could be paid as lump sum and at least 80% had to buy an annuity.
Key tax issue Interest related to employee contributions above ₹2,50,000 in a previous year is not fully exempt. Section 80CCD deductions and employer-contribution limits apply. Aggregate employer contributions to recognised provident fund, NPS and approved superannuation fund above ₹7,50,000 in a year are treated as a taxable perquisite.

How VPF works for a salaried employee

Your contribution can exceed the normal EPF rate

EPFO’s compliance guidance expressly permits an employee to contribute more than 12% as VPF in the provident-fund account, provided the EPF Scheme conditions are met. The extra amount is an employee contribution; it does not automatically increase the employer’s contribution. Your payroll or human-resources policy determines how the VPF election is made and when it takes effect.

The interest figure is declared, not guaranteed forever

EPFO’s circular dated 26 May 2025 records Central Government approval of an 8.25% interest rate for members’ EPF accounts for 2024–25. Treat this as the latest cited annual credit rate for that historical year, not as a guaranteed VPF return for every future year. EPF rates are declared for particular years and can change.

VPF’s tax ceiling has a practical effect

The Income Tax Department states that interest in a recognised or statutory provident fund is not exempt to the extent it relates to employee contributions above ₹2,50,000 in the previous year. The threshold concerns the employee’s own provident-fund contributions and the interest attributable to the amount above that threshold; it is separate from the ₹7,50,000 limit for aggregate employer contributions described later.

A Rajya Sabha answer dated 12 December 2024 recorded that there was then no proposal to raise the ₹2.5 lakh VPF contribution ceiling carrying tax-free interest. Employees making large VPF contributions should therefore calculate the tax effect instead of assuming that every rupee of EPF interest remains exempt.

Access is permitted, but not unrestricted

VPF stays inside the EPF framework. Advances, transfers and final settlements are governed by EPF Scheme conditions, including service-related and purpose-related requirements. An emergency may qualify for an EPF advance only when the applicable rule and documentation requirements are met; VPF is not a freely withdrawable bank balance. The exact amount and eligibility depend on your service history, the stated purpose and the rule in force when you apply.

How NPS works for a salaried employee

Contributions are invested through regulated asset classes

PFRDA says NPS contributions are invested by the subscriber’s chosen pension fund across asset classes permitted under its investment guidelines. Your balance therefore moves with market prices and the allocation selected under the NPS architecture. NPS does not publish one annual interest rate equivalent to the EPF declaration.

Market-linked design creates both opportunity and uncertainty: a diversified allocation can participate in long-term market growth, while values can fluctuate and outcomes cannot be stated as a guaranteed percentage. Any personal projection must identify the assumed salary, contribution, asset mix, time horizon, fees, tax treatment and annuity terms.

Corporate NPS depends on the employer’s plan

The Department of Financial Services explains that an employer or corporate can introduce NPS on a voluntary or mandatory basis. The employer’s role can include account registration, uploading contributions and facilitating withdrawals. Before comparing VPF and NPS using only your own payroll deduction, confirm whether your employer offers corporate NPS, whether participation is optional, and what percentage the employer contributes.

Tier-I is designed for retirement

NPS Tier-I is not intended to function like an emergency savings account. It has rule-based partial and premature withdrawals. The applicable exit route depends on subscriber category, account status, age and the NPS regulations in force, so the rule for one employee should not be assumed to apply to everyone.

Tax treatment: where the choice can change your result

VPF and the ₹2,50,000 employee-contribution threshold

For a recognised or statutory provident fund, the Income Tax Department says interest connected with employee contributions above ₹2,50,000 in a previous year is not fully exempt. This does not prohibit VPF contributions. It means a high contribution rate can create a taxable-interest component, so the post-tax return may be lower than the headline EPF credit rate for the affected amount.

NPS employer contributions under Section 80CCD

The Income Tax Department’s retirement-benefits guidance lists employer-contribution deduction limits of 14% of salary for Central or State Government employees and 10% for other employees. It also provides for 14% where the employee’s total income is taxed under the specified new-tax-regime provision. The precise salary definition and regime conditions should be checked against the tax rules applying to your payroll year.

Employer NPS contributions are not an unlimited tax shelter. The cited tax guidance treats the aggregate employer contribution to a recognised provident fund, NPS and an approved superannuation fund above ₹7,50,000 in a year as a taxable perquisite. This aggregate cap concerns employer contributions; do not confuse it with the ₹2,50,000 employee-contribution threshold used for provident-fund interest.

Your tax regime matters before you choose

Section 80CCD deductions for NPS are governed by the Income Tax Act and interact with the tax regime you use. In the old regime, employees should first identify how much of the combined ₹1.5 lakh Section 80C/80CCD-linked limit is already consumed by other eligible investments or payments. Under the new regime, many deductions are unavailable, but the specified employer-contribution treatment under Section 80CCD can still matter. Compare the actual deduction available to you, not a generic claim that NPS is always better for tax saving.

Liquidity and emergency access

When VPF may be more workable

VPF can suit an employee who wants the EPF advance and settlement framework and expects to remain eligible for permitted purposes. Because access follows EPF rules, you must meet the relevant service and purpose conditions. Check the current EPFO process before committing money that may be needed for an expense outside those permitted categories.

Why NPS requires more planning

NPS Tier-I withdrawals are rule-based. The Department of Financial Services describes a premature-withdrawal case after five years, or after three years for a subscriber who joined after age 60, in which no more than 20% could be paid as a lump sum and at least 80% had to be used to purchase an annuity. This is a specific cited route, not a universal description of every NPS exit. Regulations differ by subscriber category and can change, so identify the precise route before investing money needed for near-term emergencies.

An annuity converts the required portion of the corpus into periodic pension income. It can provide a predictable payment stream, but it also limits your ability to keep that portion as immediately available capital. Ask the NPS provider for the applicable exit and annuity rules rather than assuming that the entire account can be withdrawn in cash.

Which option fits which salaried employee?

VPF is the stronger first choice when

  • You prioritise the EPF structure and want the declared-rate framework rather than direct market-linked exposure.
  • You have a low tolerance for investment volatility and a long enough horizon for EPF savings to compound.
  • You value access through permitted EPF advances and settlements and understand that those rules are conditional.
  • Your employer does not contribute to NPS, or the available NPS contribution is too small to change the comparison materially.
  • Your employee PF contributions remain below, or only modestly exceed, the ₹2,50,000 level at which the interest exemption becomes restricted.

NPS is the stronger first choice when

  • Your employer offers corporate NPS and contributes a meaningful percentage of salary within the applicable Section 80CCD limits.
  • You want a separate, pension-focused account with market-linked growth potential.
  • You have enough emergency savings that you will not rely on Tier-I for routine liquidity.
  • You accept that returns vary and that a specified exit can require annuitising most of the withdrawal.
  • Your tax calculation shows that the available Section 80CCD treatment is more valuable to you than the marginal tax benefit of additional VPF.

Using both can be rational

The choice does not have to be all-or-nothing. An employee may retain EPF and add a controlled VPF amount while directing another portion to NPS, particularly when the employer contributes to NPS. The split should follow your liquidity reserve, tax regime, desired market exposure and the amount of retirement income you want from an annuity. Do not increase VPF automatically after reaching the employee-contribution threshold without calculating the taxable-interest effect.

A six-step decision process

  1. Identify your tax regime. Note whether you use the old regime or the specified new-regime provision, because the value and availability of deductions differ.
  2. Read your employer’s policy. Confirm whether corporate NPS is offered, whether it is voluntary or mandatory, the employer contribution percentage, salary definition and payroll deadline.
  3. Map existing deductions. Calculate how much of the ₹1.5 lakh Section 80C/80CCD-linked space is already used, where that limit applies to your situation. Separately check the employer-contribution limits under Section 80CCD.
  4. Measure your PF contribution. Add your normal employee EPF contribution and proposed VPF for the year. If employee PF contributions approach ₹2,50,000, estimate the interest attributable to the excess and its tax treatment.
  5. Set an emergency-liquidity floor. Keep money for near-term needs outside instruments whose access is conditional. For VPF, review EPF advance conditions; for NPS, review Tier-I partial and premature-withdrawal rules.
  6. Choose your retirement-income design. If you prefer a provident-fund settlement, favour VPF. If you want market exposure and are willing to use an annuity for a required portion at a specified exit, NPS may fit better.

Common mistakes to avoid

  • Treating 8.25% as a permanent VPF guarantee. The cited 8.25% is the EPF rate approved for 2024–25, not a promise for future years.
  • Calling NPS “fixed return.” PFRDA describes investment through regulated asset classes; market performance determines the outcome.
  • Assuming VPF is fully liquid. EPF advances and settlements have eligibility, service and purpose conditions.
  • Assuming every NPS exit allows full cash withdrawal. The cited premature-withdrawal route limits the lump sum to 20% and directs at least 80% to an annuity.
  • Confusing the two tax ceilings. The ₹2,50,000 figure concerns employee PF contributions and related interest exemption. The ₹7,50,000 figure concerns aggregate employer contributions to recognised provident fund, NPS and approved superannuation fund.
  • Ignoring employer money. A corporate NPS contribution can materially change the value comparison; compare total retirement funding, not only your own deduction.
  • Using a generic return forecast. No universal VPF-versus-NPS return forecast applies to every salaried employee. Any illustration must state its salary, contribution, tax, market-return and annuity assumptions.

Bottom line for salaried employees

Start with VPF when stability within the EPF framework and conditional EPF access matter most, especially if your employer offers no meaningful NPS contribution. Start with NPS when employer contributions are available, you want market-linked retirement growth and you are comfortable with rule-based withdrawals and annuitisation. Before choosing, run the six checks above: tax regime, employer policy, deduction usage, the ₹2,50,000 PF threshold, emergency liquidity and your preferred retirement-income structure.
