Vanguard CIO Greg Davis’s 2026 Market and Inflation Outlook

Vanguard CIO Greg Davis’s message for 2026 is cautious but not bearish: economic growth should continue, inflation is likely to remain above the Federal Reserve’s 2% goal, and interest-rate cuts may be limited. He argues that investors should rely on diversified stocks, high-quality bonds and cash that produces income rather than chase fashionable trades.

Vanguard’s five-to-10-year analysis favors high-quality U.S. fixed income, U.S. value shares and developed markets outside the United States. The central risk is that enthusiasm and spending on artificial intelligence weaken before the expected economic payoff arrives.

What Vanguard expects from the U.S. economy in 2026

Vanguard’s institutional outlook dated December 10, 2025, projects approximately 2.25% real U.S. growth in 2026. That is a moderate expansion rather than a boom. The forecast applies to the United States and is a model projection, not a promise.

Inflation should finish the year above target

The same outlook expects U.S. inflation to remain above 2% through the close of 2026. For households, that means cash balances and fixed payments may continue to lose purchasing power even if inflation is much lower than its 2022 peak. Investors need to distinguish a falling inflation rate from prices actually declining.

The longer-run upside depends on AI productivity

Vanguard estimates roughly a 60% chance that U.S. real growth could reach 3% in coming years if investment in artificial-intelligence infrastructure and applications produces broad productivity gains. That is an upside path, not the central 2026 forecast. It also requires benefits to spread beyond the small group of companies currently receiving most of the market’s attention.

Why Davis expects limited Federal Reserve cuts

Vanguard estimates the U.S. neutral policy rate at about 3.5%. A neutral rate is the level that neither stimulates nor restrains the economy once temporary shocks have faded. If that estimate is close, the Federal Reserve has less room to cut rates below it without deliberately pushing policy into an unusually stimulative position.

Vanguard’s outlook also puts U.S. unemployment below 4.5% at the end of 2026. A labor market that remains relatively firm, combined with inflation above target, would give policymakers a reason to move gradually rather than promise a long series of cuts.

The neutral-rate estimate is uncertain. It is a planning assumption that can change with productivity, demographics, government borrowing and global demand. Bond investors should therefore avoid treating 3.5% as a guaranteed floor for short-term rates.

Where Vanguard sees the best five-to-10-year opportunities

Vanguard’s risk-return assessment identifies three areas as more attractive than the portions of the U.S. market where optimistic growth expectations are already heavily reflected in prices.

Asset class Why it is favored Key risks and trade-offs
High-quality U.S. fixed income Provides contractual interest income, diversification when equity markets weaken and the potential for price gains if yields fall. Vanguard Advisors projects about 4% average annual returns for this category over the coming decade. Longer maturities can lose value when yields rise; credit quality, duration and reinvestment risk still matter. The return estimate is a forward-looking model projection.
U.S. value equities Shares with lower valuations and more current earnings may benefit if market leadership broadens beyond expensive technology companies. Value companies can lag for long periods and may have slower structural growth or greater exposure to economically sensitive industries.
Developed-market equities outside the United States Adds geographic diversification and exposure to markets whose valuations and sector mixes differ from the U.S. technology-heavy index. Currency movements, foreign tax rules, political risk and weaker local economies can reduce dollar returns.
U.S. growth and technology Could benefit substantially if AI investment creates durable productivity and profits. High expectations, concentration in a few companies and the possibility of rapid creative destruction leave investors vulnerable if projected earnings do not arrive. Vanguard’s five-to-10-year U.S. stock forecast is a muted 4%–5% average return.
Cash and short-term instruments Offers liquidity for emergencies and near-term spending while avoiding the price swings of longer bonds and stocks. Its purchasing power can erode when inflation exceeds the interest rate, and reinvestment rates fall when the central bank cuts.

Is AI another dot-com-style bubble?

Davis does not say that every AI company is destined to fail. His warning is about separating an investment from a speculative trade. In an April 30, 2026 Vanguard interview, he noted that the dot-com era produced genuine success stories alongside many companies that disappeared, and said a similar pattern was likely in AI.

The practical implication is concentration risk. An investor can believe AI will transform the economy while still recognizing that today’s market leaders may not capture all of the eventual profits. New competitors, cheaper technologies and changing business models can destroy the advantage of companies that currently appear dominant.

Vanguard’s Joe Davis, its global chief economist, summarized the valuation concern this way: “Despite the glamor of the tech-heavy U.S. equity market, more compelling investment opportunities are emerging in high-quality fixed income, U.S. value, and ex-U.S. equity—even for those investors most bullish on AI’s prospects.”

How Greg Davis says investors should behave

Davis’s portfolio message is deliberately traditional. He says investors should keep long-term stocks, bonds and cash that produce real income at the center of a plan, rather than let headlines dictate transactions. His warning is especially sharp for frequent traders: “When people start to gamify investing … the more you trade, the worse off you’re going to be in the long run.”

That does not mean an investor must avoid all technology shares or never change an allocation. It means changes should follow a written objective, time horizon and risk limit—not a social-media narrative or a sudden fear of missing out.

A decision framework for using this outlook

  1. Separate spending needs from investment risk. Keep emergency reserves and money needed within the next few years in liquid, low-volatility holdings before deciding how much can be invested for the long term.
  2. Set a target mix. Combine stocks, bonds and cash according to the date the money is needed and the loss you can tolerate. Do not let one successful technology position become the portfolio’s de facto allocation.
  3. Use bond quality and duration deliberately. High-quality bonds can supply income and diversification, but choose maturities that match your horizon and recognize that prices move when yields change.
  4. Broaden equity exposure. Add value-oriented U.S. companies and developed markets outside the United States if your existing holdings are dominated by large growth stocks. Check currency and regional risks rather than assuming international diversification is automatically safer.
  5. Rebalance on a schedule. A periodic review can sell part of an outsized winner and restore the intended risk level without requiring a prediction about the next market move.
  6. Keep speculation separate. If you choose to make a high-risk bet on an individual AI company or another trend, treat it as a limited satellite position that cannot jeopardize retirement or other essential goals.

Three scenarios to keep in mind

Scenario What could drive it Portfolio implication
Moderate expansion Growth continues near Vanguard’s baseline, inflation cools only gradually and policy rates settle near a neutral level. Balanced exposure and high-quality bonds can provide income while diversified equities participate in earnings growth.
AI productivity upside Infrastructure spending translates into economy-wide efficiency, supporting faster growth in later years. Growth assets may outperform, but diversification still protects against picking the wrong companies.
AI enthusiasm breaks Investment slows, expected profits fail to appear or competition rapidly erodes incumbent margins. Highly valued, concentrated technology holdings could fall sharply; bonds, value shares, international equities and cash can reduce dependence on that single outcome.

How reliable are these figures?

Vanguard states that its Vanguard Capital Markets Model simulations are hypothetical, can produce different results each time they are run and do not represent actual investment results. The growth, inflation, interest-rate and return figures above are therefore best used to test a plan’s resilience, not to make a precise market-timing call.

Two historical figures Davis cited in the 2026 interview provide perspective rather than forecasts: $10,000 invested in the S&P 500 in 1976 would have grown to $2.1 million, and 86% of companies with revenue above $100 million are private. The first illustrates the value of remaining invested over decades; the second highlights how public stock indexes do not capture every source of business growth.

What this means for a 2026 investor

  • Expect continued U.S. expansion, but do not build a plan that requires inflation to return quickly to 2% or assumes many more rate cuts.
  • Use high-quality bonds for income and diversification, while matching duration to your time horizon.
  • Reduce concentration by including U.S. value and developed markets outside the United States when appropriate.
  • Participate in AI’s potential through a diversified allocation rather than assuming today’s leaders will own all future profits.
  • Measure success by reaching spending and retirement goals, not by trading more often than the market.
