US Treasury ETFs vs Direct Treasury Bonds for Indian Investors

By TheFinanceBase Team 10 min read

Direct US Treasury securities suit a specific maturity or cash-flow date; Treasury ETFs suit investors who want a continuously managed, diversified portfolio. A Treasury bill, note or bond has its own maturity and stated payment schedule. An ETF owns many securities, so its units do not promise repayment of a chosen principal amount on a date you select.

For an India-resident investor, both routes normally create USD/INR exposure, cross-border access and tax-reporting work. The right choice depends on whether you are matching a liability, building diversified duration exposure, or prioritising operational simplicity—not on the word “Treasury” alone.

What you are actually comparing

Direct ownership of a US Treasury

With a direct holding, you buy a particular US Treasury bill, note or bond through an eligible route and own that security. The instrument has an identified maturity date and cash-flow terms. US Treasury notes generally mature from at least one year through ten years, while Treasury bonds generally mature after ten years; notes and bonds generally pay interest every six months. Treasury bills are short-term securities. The IRS description of Treasury instruments explains these categories and their income mechanics.

If the issuer pays as promised and you hold the security to maturity, the interim market price matters less to the maturity value than it does to someone selling early. You still bear currency risk, reinvestment risk when the security matures, and the possibility that you must sell before maturity at a gain or loss.

A Treasury ETF or fund

An ETF or fund pools investor money and buys a portfolio of Treasury securities. The fund manager decides which maturities to hold, when to replace securities and how to handle cash. You own fund units, not a particular Treasury principal amount. Units can be bought or sold at a market price (for an exchange-traded product) or according to the fund’s dealing process.

A fund can spread exposure across many issues and reduce the need to manage individual maturities. It also introduces fund-level features: an expense ratio, trading spread, tracking difference, portfolio turnover, distribution policy, domicile and the legal structure of the vehicle. A fund’s holdings and availability must be checked in current documents; December 2023 SEBI filings identify US Treasury-focused ETF or fund exposure but do not prove that a scheme is accepting new investments today (scheme information document; fund materials).

Maturity and cash flow: the decisive structural difference

Question Direct Treasury security Treasury ETF or fund
Does the investment have a chosen maturity? Yes. The bill, note or bond has a stated maturity date. No. The fund continues operating while it replaces or sells holdings.
What happens at maturity? The individual security’s principal is due at maturity, assuming the issuer pays. A holding may mature inside the portfolio, but the unit holder has no guaranteed repayment date or amount.
How is income paid? Notes and bonds generally pay interest every six months; bills use short-term bill mechanics. Income and gains are reflected through the fund’s distributions and unit price, according to its documents.
Who manages reinvestment? You choose the next security when the holding matures. The fund manager reinvests according to the mandate.

This distinction matters when the money has a job. Suppose you need a known USD amount for tuition or a property payment on a particular date. A directly held security whose maturity aligns with that date can be evaluated against that liability. An ETF may be worth more or less on the date you need the money because its unit price depends on prevailing rates, portfolio duration, credit and liquidity conditions. Selling units is not the same as receiving a bond’s scheduled maturity payment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Direct holdings do not eliminate market risk. Selling a Treasury before maturity can produce a price above or below your purchase price. An ETF makes that mark-to-market feature central: every sale is at the fund’s then-current price, and there is no single maturity repayment to wait for.

How an Indian investor can obtain exposure

Direct access through an overseas route

A direct purchase generally requires an intermediary that accepts India-resident customers, provides access to the relevant US venue, handles custody and settlement, and explains funding and tax documents. The available providers, eligibility rules, minimums, remittance charges and custody arrangements are not established here and can change. Verify each term directly before sending money.

Ask the intermediary, in writing:

  • Whether it accepts a resident Indian retail customer for the specific Treasury issue or secondary-market instrument.
  • Whether you receive direct beneficial ownership or an omnibus or nominee interest.
  • Which market, settlement cycle and custody jurisdiction apply.
  • All brokerage, bid–ask, custody, currency-conversion, withdrawal and inactivity charges.
  • What US tax forms and annual statements it supplies, and whether those statements identify interest, sale proceeds and withholding.
  • How funding under India’s Liberalised Remittance Scheme (LRS) is processed, including any bank documentation or collection that applies on the transaction date.

Do not assume that a platform advertising US stocks also offers every Treasury bill, note or bond, or that its stock-trading tax reports are sufficient for fixed-income and foreign-asset reporting.

Exposure through an India-based fund

An Indian mutual-fund or fund-of-funds structure may buy a US Treasury ETF or other Treasury-focused vehicle. This can put dealing, custody and currency conversion inside an Indian fund framework, but the details vary by scheme. The SEBI filings cited above show that such structures have appeared in Indian scheme documents; they are dated December 2023 and do not establish current subscriptions, current holdings, current expense ratios, duration or currency hedging.

Before investing, obtain the latest scheme information document, statement of additional information, factsheet and portfolio. Confirm the fund’s current underlying holdings, average maturity or duration, direct and indirect costs, dealing cut-off, exit load, distribution policy, currency treatment and tax statements. A historical filing is evidence that a structure was documented, not evidence that it remains open or unchanged.

RBI Retail Direct is not a US Treasury platform

The RBI Retail Direct FAQ describes an account for Indian Government securities, including Indian Treasury bills, dated Government securities, State Development Loans and Sovereign Gold Bonds. It should not be presented as a way to buy US Treasuries. “Treasury bill” describes an instrument type; the issuing government is what determines which market and access route you are using.

Price risk, duration and the meaning of “safe”

Interest-rate sensitivity

US Treasury exposure removes the credit risk associated with many corporate borrowers, but it does not remove price volatility. When market yields change, the price of an existing fixed-rate security changes in the opposite direction. Longer-maturity securities generally have greater sensitivity to a given yield move than shorter-maturity securities. For an ETF, examine the portfolio’s effective duration, maturity range and turnover rather than inferring risk from the label “Treasury.”

A direct bond lets you select the maturity and hold through the date you need. An ETF gives you the duration chosen by its mandate; that duration can drift as holdings age or are rebalanced. If you need a particular date, compare the security’s maturity with the liability instead of comparing only quoted yields.

Reinvestment risk

With a direct bill, note or bond, the principal becomes available at maturity and you must decide where to invest it next. If rates are lower then, future income may fall. An ETF continually reinvests according to its rules, so you avoid making each maturity decision but remain exposed to the fund’s ongoing duration and market price.

USD/INR currency exposure

An Indian investor measures wealth in rupees but owns a USD-denominated security or fund exposure. The rupee value therefore depends on both the USD value of the holding and the applicable USD/INR exchange rate. A weaker rupee can increase the INR value of an unchanged USD holding; a stronger rupee can reduce it. This is currency arithmetic, not a forecast.

Check whether an Indian fund or overseas product hedges currency. If it does not, its INR return can differ substantially from the return shown in USD. A hedged product has its own hedge costs, rollover and tracking considerations; do not infer that “international” means hedged.

Liquidity, trading and operational workload

Direct securities

Liquidity depends on the specific issue, the venue and the intermediary’s inventory or order-routing arrangements. A security can be perfectly sound yet expensive to sell if the bid–ask spread is wide or the broker offers limited secondary-market access. Direct ownership also means maintaining records for each purchase, coupon, maturity, sale, exchange conversion and remittance.

ETFs and funds

An exchange-traded fund can provide intraday dealing, but the market price may differ from the value of its underlying holdings. Examine average trading volume, quoted spreads, creation or redemption mechanics and the hours during which the relevant market is open. An Indian mutual fund may offer a familiar subscription and redemption process, but it may deal at a daily net asset value, impose cut-off times or restrict subscriptions.

Convenience is not the same as lower total cost. Compare the fund expense ratio, brokerage and spread, tracking difference, currency-conversion cost, custody, remittance and any Indian feeder-fund expenses. The current all-in amounts are product-specific and were not established by the available evidence.

Tax and compliance for an India-resident investor

Indian residence and global income

The Income Tax Department states that an individual resident in India is generally liable to tax in India on global income (Computation of Tax for Individual). That principle can cover income and gains connected with foreign securities, but the computation depends on the instrument, transaction, holding period, income character and the taxpayer’s facts.

The department’s capital-gains guidance gives a general 12.5% long-term capital-gains rate for relevant assets transferred on or after 23 July 2024 (Tax on Sale of Shares in India | Capital Gains). That is not a universal answer for every US Treasury bond, Treasury bill discount, US-listed ETF, Ireland-domiciled ETF or Indian fund distribution. Classification, holding-period rules, indexation treatment where applicable, and the computation of foreign-currency gains require instrument-specific review.

US treatment of direct interest versus fund distributions

IRS guidance says qualifying portfolio interest paid on registered obligations can be excluded from income for a nonresident alien (Nonresident aliens – Exclusions from income). Separately, the IRS explains that passive US-source FDAP income received by a nonresident alien can be subject to withholding, with treaty provisions and exceptions affecting the result (Taxation of nonresident aliens).

Do not transfer the direct-Treasury portfolio-interest rule automatically to an ETF distribution. The fund’s domicile, legal form, underlying assets, distribution character, investor status, forms and withholding process all matter. Obtain the relevant tax documents and have a qualified adviser review them.

Records to retain

  • Trade confirmations showing security or fund identifier, quantity, price, date and currency.
  • Coupon, distribution and maturity statements, including any withholding shown.
  • Remittance records, exchange rates used and bank charges.
  • Broker or fund tax reports and copies of submitted forms.
  • Purchase and sale records needed to calculate rupee-denominated gains.
  • Evidence supporting any foreign-tax credit or disclosure claimed in an Indian return.

Official pages reviewed for this comparison do not conclusively settle every foreign-asset disclosure, treaty-credit, remittance-collection or instrument-by-instrument tax question. Ask a current India–US tax professional before investing, especially if you have several accounts, a large remittance or a nonstandard fund structure.

Which route fits which objective?

You have a known USD liability on a known date

Start with a direct Treasury whose maturity is close to the liability date, then check its price, yield, settlement and reinvestment assumptions. This can reduce the need to sell at an unknown market price, but it does not remove USD/INR risk or the possibility that you need the money earlier.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

You want diversified exposure across maturities

An ETF or fund can spread holdings and outsource rolling maturities. Select by duration, maturity band, currency policy, distribution method, domicile and total cost. Accept that the units have no guaranteed maturity payout.

You prioritise a simple Indian dealing experience

An eligible India-based fund may consolidate subscriptions, redemptions and statements. Confirm that the scheme is currently open, understand its underlying ETF or securities, and obtain current tax reporting before relying on the convenience.

You want to minimise cross-border administration

Neither route is administration-free for an India-resident investor. A fund may centralise some operations, while direct ownership may give clearer security-level cash flows but more records. Compare the actual statements, remittance process and tax support rather than assuming one structure is automatically easier.

A practical comparison checklist

  1. Define the liability or objective. Write down the currency, amount, date and acceptable volatility.
  2. Choose the exposure shape. Decide between a single maturity, a maturity ladder or a continuously managed duration portfolio.
  3. Verify eligibility. Confirm that the broker, exchange-traded product or Indian scheme currently accepts your residency and investment type.
  4. Read the current documents. Check maturity or duration, holdings, domicile, currency hedging, distributions, costs, dealing rules and settlement.
  5. Model INR outcomes. Test how the investment changes under different USD/INR rates; do not evaluate a USD yield in isolation.
  6. List every cost. Include spread, commission, expense ratio, tracking difference, custody, conversion, remittance, bank and fund charges.
  7. Confirm tax paperwork. Ask what forms and reports you receive and how interest, distributions, sales and withholding are identified.
  8. Obtain advice for your facts. Have an adviser review Indian classification, global-income reporting, foreign-asset disclosure, treaty credits and the applicable LRS process.
  9. Document the decision. Keep the prospectus or offering document, confirmations, exchange-rate evidence and a schedule of future maturity or review dates.

Common mistakes to avoid

  • Assuming an ETF will return a chosen principal amount on a chosen date.
  • Calling RBI Retail Direct a route to US Treasuries.
  • Comparing a direct bond’s coupon with an ETF’s distribution yield as though they were the same measure.
  • Ignoring duration because the issuer is the US government.
  • Evaluating return only in dollars when your spending is in rupees.
  • Assuming a portfolio-interest exemption automatically applies to fund distributions.
  • Using a 12.5% general capital-gains figure as the answer for every foreign security.
  • Relying on a December 2023 scheme filing as proof of current subscriptions or current holdings.
  • Choosing an intermediary before checking residency eligibility, custody, settlement and complete fee disclosure.

Bottom line

Choose direct Treasuries when a defined security and maturity date are central to the plan and you are prepared to manage individual records and reinvestment. Choose a Treasury ETF or fund when diversified, continuously managed exposure and easier portfolio maintenance matter more than a guaranteed maturity date. In both cases, treat USD/INR movement, current access, total costs and India–US tax compliance as part of the investment—not as afterthoughts.
