US Treasury Bonds vs Indian Government Bonds: Risks, Returns and Taxes for Indian Investors

For an Indian investor, the better bond is usually the one whose currency matches the future expense. Indian government securities pay in rupees, while U.S. Treasuries pay in U.S. dollars. That exchange-rate difference can outweigh a coupon advantage when your eventual spending is in India. Compare each security’s total return—income, price change, reinvestment, costs and tax—in the currency of your goal rather than comparing headline yields.

RBI describes Indian government securities (G-Secs) as credit-risk-free in domestic currency, but warns that selling before maturity exposes you to market risk. U.S. Treasury securities also fluctuate in price before maturity, and an Indian holder additionally carries USD/INR risk. Tax outcomes depend on your residence, the instrument, holding period, account and the law for the relevant year.

What is the difference between a U.S. Treasury and an Indian government bond?

A U.S. Treasury is a debt obligation of the U.S. government denominated in dollars. The marketable Treasury family includes Treasury bills, notes, bonds and Treasury Inflation-Protected Securities (TIPS). Bills are generally short-term and sold at a discount; notes and bonds pay stated interest; TIPS adjust principal using an inflation index.

An Indian government security is issued by the central government or, in the case of a state development loan (SDL), a state government. RBI’s retail channel covers Treasury bills, dated G-Secs, SDLs and Sovereign Gold Bonds for eligible users. These securities are rupee-denominated unless the specific product says otherwise.

Neither label means a fixed return if you sell early. A bond held to its scheduled maturity can deliver its contractual redemption amount, subject to the issuer’s obligations and the instrument’s terms. A sale before maturity occurs at the market price available then.

The first decision: what currency will you spend?

If the money is for an Indian home purchase, education fees payable in India or retirement expenses in India, a rupee security removes the need to convert the investment back from dollars. A U.S. Treasury may still be appropriate for a future dollar liability, diversification or a deliberate currency allocation, but its rupee result depends on USD/INR when you convert.

There is no reliable conclusion from the dollar coupon alone. A Treasury can earn interest and still produce a lower rupee return if the dollar weakens against the rupee. It can also produce a higher rupee return when the dollar strengthens, even if the bond’s dollar price is unchanged.

How returns are actually produced

Coupon or discount is only one component

RBI explains G-Sec return as a combination of coupon income, price gain or loss and reinvestment gain or loss. The same framework applies when analysing a Treasury. For a coupon bond, include each interest payment, the purchase price, redemption value and what happens to coupons after you receive them. For a bill, the difference between purchase price and redemption value is the basic return, before costs, tax and currency effects.

A bond bought above or below its face value has a yield that differs from its coupon. If you sell, your realised result is the sale price plus received income minus the purchase price and transaction costs. A holder who keeps the security to maturity does not lock in today’s quoted market price, but does face reinvestment risk on interim cash flows.

Currency conversion can dominate the result

For a dollar security, calculate the rupee outcome separately for each cash flow or for the final converted proceeds. A simplified maturity calculation is:

rupee proceeds = dollar proceeds × USD/INR rate at conversion − conversion and account costs

That is not a forecast. The relevant exchange rate is unknown until the payment is converted, and rates can move materially during a multi-year holding period. Compare the Treasury with a rupee alternative using the same starting date, maturity date, investment amount, tax assumptions and conversion-cost assumptions.

Price risk rises with maturity and duration

Bond prices generally move inversely to market yields. When comparable yields rise, existing fixed-rate bonds normally become less valuable and their prices fall; when yields fall, prices generally rise. Longer-maturity securities usually have greater price sensitivity because more cash flows are exposed to changing discount rates.

This matters if you may need the money before maturity. A Treasury or G-Sec that appears safe from a credit perspective can still be sold for less than you paid. RBI’s warning is explicit: “there are market risks if you sell before maturity.” Do not treat a quoted yield as a guaranteed exit price.

Reinvestment risk is separate from price risk

Coupons and bill proceeds received before your target date must be reinvested if you want the money to remain invested. Future rates may be lower or higher than the original yield. A maturity-matched zero-coupon bill avoids interim coupon reinvestment, but it does not remove the opportunity cost of locking money away or the price risk if you sell early.

Inflation: ordinary bonds versus TIPS

Fixed nominal payments can lose purchasing power when consumer prices rise. A conventional Treasury or G-Sec promises stated rupee or dollar amounts, not a constant level of goods and services.

TIPS are different: their principal is adjusted with inflation, and coupon payments are calculated from that adjusted principal. TreasuryDirect explains that if deflation reduces adjusted principal, the original principal is repaid at maturity when it is higher than the adjusted amount. Interim interest can nevertheless decline during deflation because the coupon is applied to the lower adjusted principal.

Do not extend TIPS’ mechanics to every U.S. Treasury or to Indian G-Secs. Determine whether the individual Indian issue has an inflation-linked formula, what index it uses and when adjustments affect payments. An inflation-linked feature can reduce one risk while introducing index, timing and tax complexity.

Credit, liquidity and access

What “risk-free” means for an Indian G-Sec

RBI states that “G-Secs are credit risk free instruments in domestic currency.” In context, this describes the domestic-currency sovereign credit obligation; it does not guarantee a market price on a particular day, protect against inflation or eliminate operational and liquidity risks.

U.S. Treasuries are obligations of the U.S. government, but an Indian investor still faces the market value of the chosen maturity, the trading or custody arrangements used to hold it and the currency conversion. Sovereign status should therefore be one line in the analysis, not the entire decision.

Indian retail access

RBI Retail Direct is an official route for eligible retail users to access specified Treasury bills, dated G-Secs, SDLs and Sovereign Gold Bonds. Account requirements, product availability and platform terms can change, so confirm the current rules before opening or funding an account.

Can an Indian resident buy U.S. Treasuries?

There is no single answer for every Indian investor. Access depends on the intermediary, the specific Treasury product, investor eligibility, custody arrangement, funding method and applicable foreign-exchange rules. A broker’s ability to show a security does not by itself establish that a particular Indian resident may purchase, hold or remit money through that route.

For nonresidents, FEMA rules contain specific permissions and conditions. The cited RBI material includes a non-repatriation route for certain NRIs or OCIs investing in dated government securities and Treasury bills; that should not be generalized to every nonresident, account or security. Verify the exact status and repatriation terms before investing.

How U.S. Treasury interest is taxed

U.S. federal, state and local treatment

TreasuryDirect states: “Interest earned from Treasury marketable securities is subject to federal tax, however, the interest is exempt from state and local income tax.” That is a U.S. rule. It does not determine how the same interest is reported or taxed in India.

The U.S. tax result depends partly on whether you are a U.S. tax resident or a nonresident alien. Resident aliens generally report worldwide income in the United States. Nonresident aliens are generally taxed on U.S.-source income, but income classification, treaty eligibility, documentation and the nature of the payment can change the result.

Documentation and withholding for foreign holders

A nonresident may need a taxpayer identification number and appropriate forms or other documentation to claim a treaty position or an exemption. Treasury reporting instructions describe Form 1042-S as a form used for income earned by nonresident alien individuals and certain other foreign holders in the relevant reporting context.

Do not assume a universal withholding percentage from the existence of Form 1042-S. The rate and whether a payment is subject to withholding depend on your status, the security, documentation and applicable treaty provisions. Keep purchase confirmations, interest statements, conversion records and tax forms.

How Indian tax treatment fits in

Residence is the starting point

India’s tax treatment depends on whether you are resident, nonresident or resident but not ordinarily resident under the rules applicable to the relevant assessment year. The Income Tax Department’s guidance for AY 2026–27 sets out residence and tax-rate frameworks, but a framework page is not a taxpayer-specific computation.

An Indian resident may need to consider Indian tax on foreign interest and gains, while a nonresident’s Indian liability can differ according to the income source and statutory conditions. Your return form, disclosure schedules and reporting obligations follow the facts of your case.

Interest, discount and sale gains are different questions

Analyse recurring interest or bill discount separately from a gain or loss when you sell or redeem. The instrument type, acquisition date, sale date and the law in force for those dates can affect classification and rate. The Income Tax Department’s ITR-2 guidance describes a 12-month holding period for specified listed securities, including listed government securities, for the holding-period classification addressed there. Do not automatically apply that period to every foreign bond or to an unlisted or differently structured product.

Foreign tax credit and foreign-asset reporting

U.S. tax withheld is not automatically fully creditable against Indian tax. A credit can depend on the type of foreign income, the tax actually paid, treaty provisions, documentation, timing and Indian procedural requirements. Foreign securities may also trigger disclosure obligations in an Indian return, depending on your residence and the form’s schedules.

Because these outcomes are fact-specific and change with legislation, use the current Income Tax Department instructions and, where the amounts are material, obtain advice from a professional who understands both Indian residence rules and U.S. nonresident taxation.

Are U.S. Treasuries better than Indian government bonds?

They are better for different liabilities. A rupee goal normally favours a rupee-matched security because it avoids an additional USD/INR variable. A dollar goal, or a deliberate need for dollar assets, can make a Treasury more appropriate. Diversification can be a valid reason to hold both, but diversification does not turn the currency risk into a guaranteed return.

Do not decide from a one-day yield spread. No same-date, same-maturity yield comparison is stated here, and a valid comparison would also need an explicit exchange-rate, tax, fee and reinvestment assumption. Yields change continually; check current quotations immediately before acting.

A practical decision process

  1. Write the liability and date. State whether the future spending is in rupees or dollars and when the money is needed. Include an allowance for emergencies rather than assigning every rupee to a maturity date.
  2. Choose a maturity that fits the date. A maturity near the liability date reduces the need to sell in an unfavourable market. If the date is uncertain, divide the money across maturities instead of relying on one long bond.
  3. Identify the exact instrument. Record whether it is a bill, fixed-rate note or bond, TIPS, G-Sec, SDL or another issue; note coupon, maturity, payment frequency, indexation and redemption terms.
  4. Calculate total return. Include purchase price, all coupons or discount, expected reinvestment, redemption value, brokerage, custody, bid–ask spread and currency-conversion charges.
  5. Run currency scenarios for a Treasury. Show the result at several plausible USD/INR rates rather than using one optimistic forecast. The scenarios illustrate sensitivity; they do not predict the exchange rate.
  6. Apply the correct tax residence and year. Separate U.S. federal treatment, any withholding and Indian interest or gain treatment. Check the assessment year, holding-period rule, forms and disclosure schedules.
  7. Verify access before transferring funds. Confirm that the intermediary accepts your residence and account type, identifies the actual security, states all fees and explains custody, settlement and repatriation.
  8. Document every assumption. Keep statements, contract notes, exchange-rate evidence, tax forms and calculations so that your return can be prepared from records rather than estimates.

Common mistakes and how to avoid them

  • Comparing coupons instead of outcomes: replace the coupon-only comparison with a maturity or sale-date calculation that includes price, reinvestment, tax and costs.
  • Ignoring the spending currency: label every forecast in rupees or dollars and convert only using an explicitly stated scenario rate.
  • Assuming maturity eliminates every risk: maturity can avoid an early-sale price loss, but it does not remove inflation, reinvestment, default-law, operational or currency considerations.
  • Treating “credit-risk-free” as “price cannot fall”: RBI’s statement concerns domestic-currency credit risk; market prices still move.
  • Applying TIPS mechanics to ordinary bonds: check the issue terms and indexation language.
  • Using a generic U.S. tax rate: nonresident status, treaty claims and documentation determine withholding and filing results.
  • Assuming foreign tax credit is automatic: retain proof of tax paid and check Indian procedural rules for the relevant year.
  • Assuming every NRI or OCI route is identical: permissions and repatriation conditions vary by status, account and security.
  • Relying on stale eligibility or yield information: recheck intermediary terms, RBI access rules, exchange rates, yields and tax instructions immediately before purchase.

Bottom-line framework

Start with the liability currency, then match maturity, calculate total after-cost return, and only then compare taxes. Indian G-Secs offer rupee cash flows and a domestic sovereign-credit profile described by RBI as credit-risk-free, but they can lose market value before maturity. U.S. Treasuries add dollar exposure: that can help with dollar obligations or diversification and can hurt a rupee goal when the exchange rate moves against you. The tax answer is never just “U.S. tax” or “Indian tax”; it is the combined result of residence, instrument, dates, account, documentation and current law.
