Thematic Funds: How to Assess the Theme, Portfolio and Risks Before Investing

By TheFinanceBase Team 12 min read

Do not buy a thematic fund because its name sounds convincing. Assess it by tracing the theme from the stated objective and eligibility rules to the actual holdings, concentration, costs, trading conditions and role in your overall portfolio. A fund can be marketed around one idea while owning companies whose revenues, geography or risk drivers only loosely match it.

The process below is designed for thematic mutual funds and ETFs. Fund-specific facts—current holdings, fees, index rules, liquidity, tax treatment and suitability—must come from the latest prospectus, shareholder report and local disclosures for the exact share class you are considering.

What makes a fund “thematic”

A thematic fund targets a defined idea, trend or economic activity rather than trying to represent the entire market. The idea might concern a technology, demographic change, industry supply chain or sustainability objective. The portfolio may be passively managed against a custom-built index or actively selected by a manager. A targeted index can behave very differently from a broad-market index even when both are described as index funds. The SEC’s guide to non-traditional index funds explains why the index construction rules matter.

“Thematic” does not tell you how narrowly the fund is invested, how companies qualify, or which risks dominate. Two funds with nearly identical names can use different revenue tests, include different industries and countries, and produce very different results. Your first task is therefore to translate the marketing label into an investable definition.

1. Define the theme and the selection method

Read the objective and strategy verbatim

Start with the investment objective, principal strategy and any index methodology incorporated by reference. Identify the economic connection a security must have to the theme. Does a company qualify because a minimum share of revenue comes from the activity, because it supplies equipment to that activity, or because an index provider assigns it an industry classification? A fund can include companies with only indirect exposure if the rules permit it.

Record whether the approach is:

  • Rules-based: securities enter and leave according to published eligibility, weighting, rebalancing and review rules.
  • Actively selected: a manager chooses securities, may exercise discretion over exclusions and position sizes, and may change the portfolio without an index rebalance.
  • Hybrid: a rules-based universe is combined with active weighting, risk controls or an overlay.

For a passively managed fund, “passive” describes how the portfolio follows its benchmark; it does not mean the benchmark is broad or neutral. Custom indexes can impose screens, caps, thematic scores, geographic limits or liquidity requirements that create substantial concentration.

Capture the rules that can change your exposure

Write down the revenue threshold, market-capitalisation and liquidity requirements, eligible security types, country limits, weighting formula, rebalancing schedule and treatment of corporate actions. Check whether the methodology allows cash, derivatives, depositary receipts or companies that are not pure-play businesses. Note who controls methodology changes and where amended rules are announced.

If you cannot explain in one paragraph why a typical holding qualifies, the theme is not yet clear enough to evaluate. The objective and methodology are the standard against which you test every holding—not the fund’s advertising language.

2. Check the portfolio rather than trusting the label

Use dated holdings and weight information

Open the latest holdings file, factsheet and shareholder report. Record the report date because a portfolio can change after publication. List the largest positions, their weights, sectors, countries and issuers. Then ask whether each large position has the economic exposure promised by the objective or is present mainly because of a broad classification.

Look beyond the number of securities. Ten holdings that all depend on the same input, customer, interest-rate environment or regulatory decision may provide less diversification than their count suggests. Conversely, a fund with many small positions may still be driven by a handful of large weights. The SEC advises investors to examine an index’s makeup and the fund’s actual holdings in its non-traditional index fund guidance.

Measure concentration in several ways

  • Top holdings: add the weights of the largest positions and note whether one issuer can dominate returns.
  • Sector concentration: identify whether the theme has become a bet on one conventional industry.
  • Geographic concentration: check country and currency exposure, including the incorporation country of multinational companies.
  • Issuer overlap: determine whether several securities are economically linked through a parent company, supplier chain or shared technology.
  • Factor exposure: consider common sensitivity to growth expectations, interest rates, commodity prices, credit conditions or small-company volatility.

Compare the portfolio with the methodology. A mismatch can arise because the index uses stale classifications, because a company’s business has changed, or because the theme permits indirect exposure. The mismatch is a reason to investigate, not proof that the fund is improper; the key question is whether it is acceptable for your objective.

3. Identify the principal risks and real diversification

Start with the prospectus risk section

The prospectus describes principal risks tied to the strategy and securities. Read those disclosures alongside the holdings rather than treating them as boilerplate. A narrow technology theme may carry business-model, valuation, intellectual-property and regulatory risks. A commodity-linked theme may add price, operational and geopolitical risks. International holdings can add currency, market-access and political risks. The actual list depends on the fund.

Evaluate the possibility of a permanent loss, not only day-to-day price movement. Companies in a fashionable theme can fail to generate expected cash flows, face competition or become obsolete. A fund can lose value even when the long-term trend behind its theme remains intact.

Distinguish a theme from a single common risk

Ask what would make most holdings fall at the same time. If the answer is one policy change, interest-rate move, supply constraint or customer group, the portfolio’s diversification may be less meaningful than its security count suggests. Review the fund’s rebalancing and weighting limits to see whether concentration can increase between reviews.

For UCITS funds, ESMA’s Article 70(3) requires a prominent warning when net asset value is likely to have high volatility because of portfolio composition or portfolio-management techniques: Where the net asset value of a UCITS is likely to have a high volatility due to its portfolio composition or the portfolio management techniques that may be used, its prospectus and, where necessary, marketing communications shall include a prominent statement drawing attention to that characteristic. Read the warning as a description of the product’s structure, not as a forecast of a particular return.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use volatility in a portfolio context

Decide how much loss you could tolerate without selling at the worst time. A thematic fund may be unsuitable as a core holding if a large drawdown would prevent you from meeting a near-term goal. Your tolerance should be assessed against the entire portfolio, emergency savings and investment horizon, not against the fund in isolation.

4. Calculate all-in costs and ETF trading conditions

Separate fund expenses from trading costs

The prospectus and fee table show the fund’s operating expenses and other charges. These expenses are deducted from assets and reduce returns over time. Compare like-for-like share classes and note whether a quoted expense figure is current, contractual, waived or subject to change. Do not assume the lowest expense ratio represents the best thematic exposure; a cheap fund can still have a methodology or concentration that does not fit you.

For an ETF, your cost also depends on the way you trade. Brokerage commissions, platform charges, currency-conversion costs and taxes may apply according to your broker and jurisdiction. The SEC ETF overview and its updated ETF bulletin explain these additional considerations.

Understand NAV, market price and spreads

An ETF has a net asset value (NAV) calculated from its portfolio and a market price set by trading on an exchange. The market price can be above NAV (a premium) or below NAV (a discount). Check the fund’s published premium/discount history and bid-ask spread information where available. A wide spread raises the cost of entering or exiting, particularly for a small or thinly traded fund, even when the annual expense ratio looks modest.

Use limit orders when appropriate and check the quoted spread during normal market hours. A single quote is not a permanent property of the fund: spreads can widen in volatile markets or when the underlying securities are difficult to trade. Record the date and market conditions of any spread or premium/discount figure you use.

5. Test the fund against your wider portfolio

Identify the exposure it actually adds

List your existing funds, retirement accounts and individual securities. Compare their holdings and sectors with the thematic fund’s largest positions. Overlap can be substantial even when the names are different, especially when a theme is built around large, widely held companies. The new fund may add less diversification than its label implies.

Set a role and a maximum allocation

Define whether the fund is intended as a small satellite position, a replacement for an existing sector allocation or a core holding. Then test the resulting concentration after adding it. A decision should account for your goals, time horizon, liquidity needs and tolerance for loss. The SEC’s ETF guidance recommends considering whether a strategy fits your investment goals and whether its risks are within your tolerance; it also cautions that Past performance is not a reliable indicator of future performance. Treat historical returns as context, not a prediction.

Check practical constraints

  • Can you hold the fund in the account you intend to use?
  • Will the trading venue, currency or dealing hours create costs or access problems?
  • Does the fund distribute income or make tax reporting more complicated in your jurisdiction?
  • Could a planned withdrawal force you to sell during a period of thematic volatility?

Tax treatment and account eligibility are jurisdiction- and share-class-specific. Confirm them in the fund’s local documents or with a qualified tax professional rather than generalising from another country.

6. Examine sustainability claims with evidence

A sustainability label is an objective claim that needs supporting evidence. Compare the stated objective with the holdings, exclusions, stewardship policy and measurement method. Determine whether the fund reports progress toward the objective or merely describes an intention.

The UK Financial Conduct Authority’s examples of good and poor practice discuss key performance indicators (KPIs) that demonstrate progress toward a sustainability objective and a separately reported share of assets invested in line with that objective. Read the FCA sustainability-label guidance in its proper context: it concerns the UK’s sustainability-label framework and is not a universal requirement for every thematic fund or jurisdiction.

Check the date, calculation method and coverage of each KPI. A reported percentage may exclude cash, derivatives or securities for which data is unavailable. Ask what happens when a holding no longer meets the stated criteria and how quickly the portfolio is rebalanced. Consistent holdings and transparent evidence are more informative than a slogan.

7. Compare two or more thematic funds systematically

Use the same documents and dates for each candidate. A comparison that mixes a current factsheet for one fund with an old report for another can create a false difference.

Comparison area Questions to answer Where to verify
Theme definition What activity qualifies, and is a revenue or business-connection threshold specified? Objective, strategy and index methodology
Security selection Is the portfolio rules-based, active or hybrid? Who can change the rules? Prospectus and methodology document
Current portfolio What are the dated top holdings, sectors, countries and issuer overlaps? Latest holdings file and shareholder report
Concentration How much is represented by the largest positions, industry and country exposures? Holdings and portfolio breakdown
Principal risks Which risks are specific to the strategy and its holdings? Is high volatility highlighted where required? Prospectus risk factors and, for UCITS, Article 70 disclosures
Costs What are the operating expenses and other fund charges for the exact share class? Prospectus fee table and current factsheet
Trading conditions What are the bid-ask spread and premium/discount patterns, and what broker costs apply? Exchange data, fund trading information and broker schedule
Sustainability evidence Are objectives, exclusions and progress KPIs defined and supported by holdings? Sustainability disclosures and, where relevant, FCA-label documents
Portfolio fit What new exposure does it add, and how would total concentration change? Your complete portfolio and investment plan

If a fund does not publish a comparable figure, record “not stated” with the document date instead of filling the gap with an estimate. Missing information is itself a reason to seek clarification before investing.

8. A practical due-diligence workflow

  1. Define your purpose. Write the goal, time horizon, acceptable loss and intended portfolio role before looking at recent performance.
  2. Download current documents. Obtain the prospectus, latest shareholder report, holdings file, factsheet, index methodology and sustainability disclosures where applicable. Note each document’s date and the exact share class.
  3. Translate the rules. Summarise eligibility, weighting, rebalancing, exclusions, derivatives use and any discretion in plain language.
  4. Reconcile holdings. Check whether the largest positions and their weights match the stated rules and whether their economic exposure fits the theme.
  5. Map common risks. Group holdings by sector, country, currency and shared business or market drivers. Read the prospectus risks that correspond to those groups.
  6. Price the investment. Record the expense figure, commissions, spread, premium/discount and any currency or tax costs relevant to your account.
  7. Stress-test the role. Consider what happens if the theme suffers a prolonged downturn and whether the rest of your portfolio can absorb it without jeopardising a goal.
  8. Compare alternatives. Use the same checklist and reporting date for each candidate; do not select on performance alone.
  9. Set a monitoring rule. Decide how often you will review methodology changes, holdings, concentration and costs, and what change would make you reduce or exit the position.

9. Red flags that deserve a pause

  • The name promises a precise theme but the objective permits broad or indirect exposure without a clear threshold.
  • The index methodology is difficult to obtain, recently changed or gives the provider wide discretion without explaining the consequences.
  • The largest holdings, sectors or countries conflict with what a reasonable reader would understand from the objective.
  • A long list of securities creates the appearance of diversification while the same factor or issuer dominates the portfolio.
  • Costs are quoted without identifying the share class, date, waivers or trading expenses.
  • ETF marketing highlights NAV-based returns but provides little information about market-price premiums, discounts or spreads.
  • Sustainability language is prominent but objective-related KPIs, asset-alignment figures or exclusion rules are absent or inconsistent.
  • Performance is presented without a comparable benchmark, time period, fee treatment or warning that it cannot predict future results.

None of these observations automatically proves that a fund is unsuitable. They tell you where the evidence is insufficient or where the product may differ from your interpretation of the theme.

10. What cannot be generalised across thematic funds

There is no universal expense ratio, holding count, volatility level, tax result or “normal” allocation for thematic funds. Those figures depend on the fund, share class, country of registration, reporting date and market conditions. Current holdings, liquidity, index rules and premiums or discounts can change. Use the selected fund’s current documents and applicable local requirements before making a decision.

A fund’s historical performance, even when accurately reported, does not establish that the theme will outperform or that the portfolio will behave as it did in the past. A sound assessment is a matching exercise: the product’s rules and actual exposures must match your intended exposure, risk capacity and portfolio plan.

Decision checklist

  • I can state the theme’s eligibility rule and explain how a typical holding qualifies.
  • I have checked dated holdings, weights, sectors, regions and issuer overlap.
  • I understand the principal risks and the common factor that could make many holdings fall together.
  • I have recorded the exact share-class expenses and all relevant purchase and sale costs.
  • For an ETF, I have reviewed market price versus NAV, bid-ask spreads and premium/discount information.
  • I know what exposure the fund adds and how it changes concentration in my complete portfolio.
  • Any sustainability claim is supported by consistent holdings, defined methods and relevant evidence.
  • I have read the latest prospectus and shareholder report and dated every figure I rely on.

If you cannot complete these checks, postpone the investment until you can obtain the missing information. The theme is only the starting point; the portfolio, risks, costs and fit determine whether the fund belongs in your plan.
