TDS on Contractor Payments vs Professional Fees: How to Classify the Payment (2026 Rules)

By TheFinanceBase Team 11 min read

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Classify the payment from the work actually contracted and the relationship with the payee—not from an invoice heading, vendor name or ledger label. Then match those facts to the applicable statutory table, including the payer, payee category, threshold, rate and any exception. The date of the earlier of credit or payment determines which law and section references you use: the Income-tax Act, 1961 applies through 31 March 2026; the Income-tax Act, 2025 applies from 1 April 2026.

This distinction matters because the current framework does not provide a safe universal rate for every contractor or professional payment. A correct classification produces the correct deduction, reporting form and section reference; a wrong one can result in an incorrect deduction or a return-processing validation error.

What the classification question actually asks

“Contractor payment” and “professional fee” are convenient descriptions, not substitutes for analysing the transaction. Start by documenting what the payer bought, what the payee promised to deliver, and how the agreement describes acceptance, responsibility and payment. The statutory category must then be selected from the table that fits those facts.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A useful working distinction is:

  • Contract work: the bargain is principally for carrying out specified work or delivering a defined output under agreed scope, milestones or acceptance terms.
  • Professional service: the payment is principally for professional skill, advice or a professional service, with the engagement and responsibilities described accordingly.

This is an operational analogy, not a complete legal test. The official material does not supply a universal rule that resolves every composite, technical or disputed engagement. A contract can contain both execution and advice, and the invoice may use a label that does not reflect the substance. In such cases, preserve the facts and check the exact statutory entry rather than forcing the payment into the more familiar label.

Why the label alone is unreliable

An invoice headed “consultancy,” “outsourcing,” “service charges” or “contract work” does not by itself decide the TDS category. Review the signed agreement, statement of work, deliverables, acceptance criteria, personnel obligations, responsibility for defects or outcomes, and the actual work performed. The same vendor can receive different treatment for different engagements.

Which law applies after April 2026?

The transition is date-driven. The Income Tax Department describes the rule as the mechanism of the event earlier of credit or payment. Identify the earlier of the date the amount is credited to the payee’s account (or another account as required by the applicable rules) and the date it is paid. That event date determines the Act and the section reference.

Earlier credit or payment event Governing law Reference approach
On or before 31 March 2026 Income-tax Act, 1961 Use the applicable provision under the 1961 Act, such as section 194C or 194J where the facts and old-law table require it.
On or after 1 April 2026 Income-tax Act, 2025 Use section 393 and the relevant table item for the nature of payment, payer, payee category, threshold and rate.

For transactions entered into on or after 1 April 2026, the department says deductors and collectors must quote the relevant table item of section 393 (or section 394 for tax collected at source) of the 2025 Act. The department has also warned that carrying old section numbers into post-1 April 2026 reporting can cause system-level validation errors. Update accounting templates, deduction registers and return software accordingly.

The March–April example

The department’s example uses a housekeeping contract. If the amount is credited on 31 March 2026, the payment is governed by section 194C of the 1961 Act. If the corresponding amount is credited on 30 April 2026, it is governed by section 393(1), Table Serial No. 6(i), of the 2025 Act. The department says the rates and thresholds remain the same in that example, but the section and table reference change.

A service period that runs from March into April does not automatically split the law by the days worked. Record the credit and payment events and apply the earlier-event rule to each amount that becomes subject to deduction. If an advance, milestone credit and final payment occur at different times, analyse each relevant event under the rules that apply to that event.

How to classify the payment: a practical workflow

Use this sequence before selecting a section or rate. It is designed to keep the facts, statutory lookup and filing decision together.

  1. Identify the payer. Record the legal person making the payment and whether the payer is an Individual, HUF, company, firm, government body or another category. The tables account for the payer or person responsible for payment.
  2. Identify the payee. Record the payee’s legal and residential status, including whether the recipient is an individual, entity, resident or non-resident. Do not assume that the vendor’s trade name reveals its tax status.
  3. Describe the work in plain language. Write what was actually done and what the payer received. Separate physical execution, production, maintenance, delivery, advice, design, certification, representation and other components rather than copying the invoice description.
  4. Read the contract and evidence. Check the scope, deliverables, milestones, acceptance tests, professional responsibility, subcontracting terms, reimbursable costs and payment triggers. Save the statement of work and completion evidence with the TDS file.
  5. Determine the earlier event. Note the credit date and payment date for each amount. Apply the 1961 Act through 31 March 2026 and the 2025 Act from 1 April 2026, using the earlier event.
  6. Find the current statutory row. In the 2025 Act, section 393 uses tables for specified payments. Match the payment nature, payee class, payer, monetary threshold and applicable rate. For an old-law event, use the corresponding 1961 Act provision and its conditions.
  7. Check exceptions and certificates. Verify whether a lower- or nil-deduction certificate, special rule, exemption or other documented exception changes the result. Do not infer an exception merely because the payee requests one.
  8. Choose the reporting route. Determine whether the payment belongs in Form 141 Schedule C or in an applicable TAN-based statement or form. Keep the section/table item used in the working papers.
  9. Escalate uncertainty. Obtain a review of the exact facts and provision for a mixed engagement, a non-resident payee, a high-value payment, a disputed deliverable or an unclear certificate.

Contract work versus professional service: facts to investigate

The following comparison helps organise the investigation. It is not a substitute for the complete statutory text, and no single indicator is decisive in every arrangement.

When one engagement contains both elements

Do not let the most visible component decide the whole payment automatically. Map each promised output and responsibility to the payment terms. If the agreement has separately priced components, document why each component was assigned to its statutory category. If it has one inseparable price, describe the dominant substance and obtain a specific review where the result could materially affect deduction or reporting.

How section 393 is organised for post-transition payments

For events on or after 1 April 2026, section 393 covers other specified payments (salary withholding is addressed separately in section 392). Section 393 uses three tables for broad payee categories. The table inputs include the nature of payment, monetary threshold, payer or person and applicable rate.

The department says rates and thresholds are largely retained from the earlier Act, but its FAQ does not reproduce the complete contractor-and-professional matrix. “Largely the same” is not a permission to reuse a remembered percentage. Open the current section 393 row and the relevant Finance Act, then confirm every condition for the actual payment.

What to record from the matching row

  • The exact section 393 table serial number and description.
  • The nature of payment that the row covers.
  • The threshold and whether it is measured per transaction, recipient or another period under that row.
  • The payer or person to whom the row applies.
  • The payee category and any residence or status condition.
  • The applicable rate and the effective date of that rate.
  • Any certificate, exception or special reporting instruction.

Store a copy or reliable reference to the row used. This makes a later review possible when a return asks for the new table item rather than an old section number.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why quoting a blanket rate is unsafe

There is no single rate that can be stated for every contractor payment or every professional fee on the evidence available here. The answer depends on the statutory row and its inputs. A rate remembered from a prior year may be wrong for the payer, payee category, threshold, certificate or event date in front of you.

Use the department’s statement that rates and thresholds are largely retained as a prompt to verify, not as a numeric answer. For a post-transition transaction, check section 393 and the Finance Act in force for the relevant event. For a pre-transition transaction, check the applicable 1961 Act provision and the law then in force.

Form 141 Schedule C or a TAN-based statement?

Form 141 is described by the department as a consolidated challan-cum-statement under the 2025 Act. Schedule C is the schedule for specified payments by an Individual or HUF to contractors or professionals under section 393(1), Table Serial No. 6(ii).

The Form 141 FAQ restricts Schedule C to Individual and HUF deductors. It is not a universal replacement for every TDS statement. Other assessees use the applicable TAN-based forms or statements for their payments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Filing decision

  • Individual or HUF payer: Check whether the payment fits section 393(1), Table Serial No. 6(ii), and whether Schedule C of Form 141 is the prescribed route for that transaction.
  • Other payer: Use the applicable TAN-based TDS form or statement and report the section 393 table item required for the post-transition event.
  • Unclear payer status: Resolve the legal status before filing; do not choose Schedule C solely because the recipient is called a contractor or professional.

Keep the deduction computation, challan details, payee information, event date and statutory row together. A filing path that is correct for an Individual or HUF may be wrong for a company or another deductor.

Worked fact patterns: how to document the decision

These examples show the process, not automatic legal conclusions. The current table and full facts still control.

Housekeeping contract credited before the transition

A payer credits a housekeeping contract amount on 31 March 2026. Record the earlier event, apply the 1961 Act and use the old-law provision that fits the contract. The department’s example identifies section 194C for this event.

The same type of contract credited after the transition

If the corresponding amount is credited on 30 April 2026, record the post-transition event and use section 393(1), Table Serial No. 6(i), of the 2025 Act, as in the department’s example. Do not carry section 194C into the new-law reporting field.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A design-and-advice engagement

The agreement pays for design output plus advisory sessions. Separate the deliverables, pricing and responsibility in the file. Check whether the contract has distinct components or one inseparable service. Locate the current row for the actual nature of each payment; if the agreement cannot be separated or the classification is disputed, obtain a specific review rather than selecting a rate from the word “design.”

A technical implementation engagement

An implementation provider supplies configuration, testing and recommendations. Capture who performs the work, what output is accepted, who bears correction obligations and whether advice is separately priced. Those facts determine which statutory category must be tested; the provider’s industry label does not.

Common errors and controls

Using the invoice heading as the answer

Error: Treating “professional fee” or “contract charges” as conclusive. Control: Require a plain-language work description and the signed scope before approving the TDS code.

Using old section numbers after 1 April 2026

Error: Reporting a post-transition payment under sections 194C or 194J. Control: Make the event date a mandatory field and map post-1 April 2026 payments to the section 393 table item required by the new system.

A month-end checklist for payers

  1. Obtain the contract, purchase order, statement of work and invoice.
  2. Write a one-paragraph description of the actual work and deliverables.
  3. Confirm payer status, payee legal status and residence information.
  4. Record credit and payment dates; identify the earlier event.
  5. Choose the 1961 Act or 2025 Act based on that date.
  6. For a post-1 April 2026 event, locate section 393 and its exact table serial number.
  7. Verify payment nature, threshold, payer, payee category, rate and any certificate or exception.
  8. Decide between Form 141 Schedule C and the applicable TAN-based statement.
  9. Use the current section/table reference in the accounting and filing system.
  10. Route mixed, non-resident, high-value or disputed cases for qualified Indian tax review.

What to do when the answer is still unclear

Do not resolve uncertainty by choosing whichever rate is lower or whichever section appears on an old template. Assemble the contract, deliverables, invoices, credit and payment evidence, payee status, certificates and the proposed statutory row. A qualified Indian tax adviser can then test the classification against the complete current law and any later Finance Act changes.

The Income Tax Department has said that tax systems must update section numbering, terminology and reporting requirements under the 2025 Act. That makes a documented mapping especially important during the transition: the same commercial service can require a different section reference solely because the earlier credit or payment event falls on the other side of 1 April 2026.

Bottom line

For TDS on contractor payments versus professional fees, begin with substance and contract facts, apply the earlier-of-credit-or-payment date, and then use the exact statutory table row for the payer, payee, threshold and rate. Through 31 March 2026, use the 1961 Act; from 1 April 2026, use section 393 of the 2025 Act and its table item. Individual and HUF deductors should separately confirm whether Form 141 Schedule C applies, while other deductors generally follow the applicable TAN-based reporting route. When the engagement is mixed or the facts are material, obtain a specific review instead of relying on an invoice label or blanket rate.
