Taxable vs. Tax-Free Retirement Income: How to Coordinate Withdrawals Across Accounts

The best withdrawal plan is a full-year tax plan, not a permanent rule such as “always use the traditional IRA first” or “Roth money is always tax-free.” For each account, identify which dollars are taxable, which may be basis, which withdrawals are required, and how an extra distribution changes your household’s income for the year.

Build the plan around cash needs, required minimum distributions (RMDs), other income, filing status, state taxes, account restrictions and your future tax outlook. The steps below show how to compare withdrawals without assuming that every dollar in an account receives the same treatment.

What “taxable” and “tax-free” mean in retirement accounts

“Taxable” and “tax-free” describe the treatment of a particular distribution under specific rules. They are not permanent labels attached to every dollar in an account.

Traditional IRA contributions and earnings generally receive tax deferral: amounts are generally not included in income until distributed. A distribution can be fully taxable or partly taxable. If you made nondeductible contributions, your basis may make part of a distribution nontaxable, and the IRS requires records and reporting in situations covered by Form 8606. The IRS explains the general treatment in Traditional IRAs and Publication 590-B (2025).

A Roth IRA can provide tax-free income when a distribution is qualified. Whether a particular withdrawal is qualified depends on the account and distribution rules, including age, applicable five-year requirements and the source of the money. IRS ordering rules also affect whether a withdrawal is treated as coming from contributions, conversions or earnings. A Roth withdrawal should therefore not be called tax-free until those conditions have been checked.

Income from a pension or annuity may include a tax-free recovery of your investment in the contract, while the remaining amount may be taxable. Social Security benefits may also be partly taxable. Withholding is a prepayment, not a determination of your final tax bill.

Start with an account-and-income inventory

Before choosing an order, list every account and income source that will affect the tax year. Keep the account’s tax character separate from the investment’s market value.

Traditional IRA and traditional employer-plan accounts

Record the current balance, expected distributions, any nondeductible IRA basis and whether the account is subject to an RMD. Employer plans such as 401(k)s can have distribution choices and deadlines that differ from IRA rules, so obtain the plan’s instructions from the administrator.

Roth IRA and designated Roth plan accounts

Note the account opening history, prior Roth conversions, regular contributions and any plan-specific distribution restrictions. Roth IRA owners do not have lifetime RMDs under current federal rules, but a designated Roth account inside an employer plan can have plan-specific RMD requirements.

Taxable savings and investments

Include bank accounts, brokerage accounts and other assets that can fund spending without an IRA distribution. Track cost basis and the tax character of interest, dividends and realized gains separately from the account balance.

Pensions, annuities and Social Security

For each pension or annuity, identify the portion reported as a recovery of your investment and the portion treated as taxable. Include the Social Security amount that may be taxable under the annual calculation; do not assume that the gross benefit is either entirely taxable or entirely exempt.

Use a working inventory

Item What to record Why it matters
Traditional IRA Balance, projected distribution, nondeductible basis, Form 8606 history, RMD status Only the taxable portion raises ordinary income; basis may make part nontaxable.
Traditional 401(k) or similar plan Balance, plan RMD, distribution options, withholding and rollover rules Employer-plan RMDs generally must be satisfied separately from each plan.
Roth IRA Contribution and conversion history, account age, planned withdrawal Qualification and ordering rules determine whether the distribution is tax-free.
Designated Roth plan account Plan balance, distribution terms and RMD requirement Employer-plan rules can differ from Roth IRA rules.
Taxable account or cash Available liquidity, cost basis, interest, dividends and gains May fund spending without creating an IRA distribution, but investment income still affects taxes.
Pension or annuity Gross payment and tax-free basis-recovery portion Only the taxable portion belongs in taxable-income projections.
Social Security Annual benefit and estimated taxable portion An additional withdrawal can change the amount of benefits subject to tax.

A repeatable process for coordinating withdrawals across the year

  1. Set the cash target. Estimate spending, large one-time bills, taxes and an emergency reserve for the entire calendar year. Separate cash that must arrive monthly from money that can be withdrawn once.
  2. Calculate every applicable RMD. Determine the RMD for each traditional IRA and each employer plan using current IRS guidance and the plan’s documents. IRA RMDs are calculated separately, although the total can generally be taken from one or more of your IRAs. Employer-plan RMDs generally must be taken separately from each plan.
  3. Identify the taxable share. For each proposed traditional-account distribution, check basis and prior reporting before treating the amount as taxable. For a Roth distribution, check qualification and ordering rules rather than labeling the whole withdrawal tax-free.
  4. Add all other income. Include wages, pensions, annuities, interest, dividends, gains and the potentially taxable portion of Social Security. This is the income picture against which a proposed withdrawal must be tested.
  5. Model alternatives for the same cash need. Compare using taxable savings, a traditional account, a Roth account or a combination. Show how much of each option is taxable in the current year and whether the choice changes Social Security taxation or withholding needs.
  6. Check access rules and deadlines. Confirm age-based restrictions, plan terms, rollover procedures and the exact RMD deadline for the applicable tax year. Do not assume an employer plan uses the same options as an IRA.
  7. Arrange withholding or estimated payments. Set withholding on distributions or make estimated payments when needed. Recheck the projection after a large transaction, conversion or year-end gain.

Revisit the plan after major changes such as a market move, a new pension start date, a Social Security claiming decision, a conversion or an unexpected medical expense. The objective is not to eliminate tax in every year; it is to choose the mix that fits your current cash need and longer-term tax exposure.

How traditional IRA withdrawals are taxed

Traditional IRA contributions may have been deductible or nondeductible depending on your filing status and income. Amounts in the account, including earnings and gains, generally are not taxed until distribution. If all of your contributions were deductible, a distribution will generally be taxable as ordinary income. If you have basis from nondeductible contributions, part of the distribution may be nontaxable.

Basis is a recordkeeping issue as well as a tax issue. Retain prior Forms 8606, contribution records, account statements and Forms 1099-R. When a Form 8606 situation applies, complete the current-year form according to its instructions; do not rely on a brokerage statement alone to establish basis.

An RMD from a traditional IRA is generally taxable at your income-tax rate except to the extent it represents basis. Taking more than the RMD can provide needed cash but creates additional taxable income unless basis or another rule changes the result.

When a Roth withdrawal is tax-free—and when it is not

A qualified Roth IRA distribution can be tax-free. Qualification is not determined merely by the account name. The IRS considers the type of distribution, the owner’s age, applicable five-year rules and other conditions described in Publication 590-B (2025) and the IRA distributions FAQ.

Ordering rules determine which category of Roth dollars is treated as distributed. A withdrawal may involve regular contributions, converted amounts or earnings, and those categories can have different tax consequences. Keep a schedule of contribution and conversion dates so your tax preparer can apply the ordering rules to the actual transaction.

Before age 59½, the taxable portion of an IRA distribution may also be subject to a 10% additional tax unless an exception applies. The IRS describes this as an additional tax separate from ordinary income tax in Topic 557. The 10% figure is a general federal rule for taxable early distributions, not a guarantee that every withdrawal incurs it.

RMDs: the constraint that can change your preferred order

The IRS states that IRA RMDs generally begin for the year the owner reaches age 73. Confirm the precise first-year deadline and any election choices in current IRS guidance and your account documents, because the timing of a first distribution can affect two tax years.

RMD treatment by account type

Account Calculation and withdrawal rule Tax treatment
Traditional IRA Calculate each IRA’s RMD separately; the total can generally be withdrawn from one or more IRAs. Generally taxable except for basis or another applicable exception.
Traditional employer plan Each plan generally must satisfy its own RMD; confirm plan procedures. Generally taxable except for basis or another applicable exception.
Roth IRA owned by the participant No lifetime owner RMD under current federal rules. A qualified distribution can be tax-free; qualification must be checked.
Designated Roth account in an employer plan Apply the plan’s current RMD rules and administration. Depends on whether the distribution is qualified under the applicable rules.

If an RMD is missed, the IRS RMD FAQ identifies a potential 25% excise tax on the shortfall, reduced to 10% when corrected within two years, and describes possible relief for reasonable error. Those are federal figures stated in the IRS FAQ updated December 10, 2024; check the rules and correction process for the tax year involved. A missed RMD is not fixed simply by taking a later voluntary withdrawal without addressing the shortfall.

Include pensions, annuities and Social Security in the same calculation

A pension or annuity payment can contain two components: recovery of your investment in the contract, which is generally tax-free under the relevant rules, and a taxable amount. Use the payer’s tax form and the applicable IRS calculation rather than treating the entire payment as taxable.

Publication 575 (2025) also reminds taxpayers that part of Social Security benefits may be taxable when figuring withholding or estimated tax. An additional traditional-account distribution can increase the taxable share of benefits, so compare the household’s total income before and after the withdrawal.

Withholding does not change the character of income. It is money sent to the government in advance and is credited against your eventual liability. A distribution with 20% federal withholding is not necessarily taxed at 20%, and a distribution with no withholding is not tax-free.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Withholding, rollovers and direct payments

Traditional IRA withholding can generally be elected out of, but you may need estimated payments if withholding is insufficient. Eligible rollover distributions from qualified employer plans paid to you generally have 20% federal withholding, subject to exceptions. A direct rollover to another eligible plan or IRA generally avoids that mandatory withholding.

If you receive a plan distribution intending to roll it over, account for the withheld amount and the rollover deadline before spending the cash. Ask the plan administrator how the payment will be coded and whether a direct rollover is available. The rules and forms in Publication 575 (2025) should be checked for the transaction and filing year.

How to compare “traditional first,” “Roth first” and blended withdrawals

There is no federal rule that makes one sequence correct for every retiree. Compare the approaches against the same planning axes and the same annual cash target.

Planning axis Questions to ask
Current-year taxable income How much of the proposed withdrawal is taxable after basis, and where does it place total income for the year?
RMD obligation Has every required account been measured and will the distribution meet the applicable deadline?
Access and penalties Are you under 59½, subject to an employer-plan restriction or relying on an exception to the additional tax?
Social Security and other income Could the added distribution increase the taxable portion of Social Security or change pension and annuity taxation?
Future tax exposure Would leaving more money in a traditional account create larger future RMDs, or would using Roth assets now reduce future flexibility?
Liquidity and investment risk Which account can supply cash without forcing an unfavorable sale or leaving too little emergency liquidity?
State and household circumstances How do state taxes, a spouse’s income, charitable plans, health costs and filing status affect the comparison?

When a traditional-account withdrawal may fit

Using a traditional account can satisfy an RMD you must take anyway and may be sensible when your current marginal tax cost is relatively low, you have available basis or you want to preserve Roth assets for later flexibility. The taxable amount still must be modeled with other income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When Roth assets may fit

A qualified Roth distribution can provide cash without federal income tax and does not increase current income in the same way as a taxable traditional distribution. That can be valuable when an additional distribution would affect Social Security taxation or another income-sensitive item. Preserve records and verify qualification before relying on that result.

When a blended withdrawal may fit

Taking an RMD from a traditional account and using a measured amount from taxable savings or Roth assets can spread the tax effect while meeting cash needs. A blended approach is a calculation outcome, not a presumption that every account should be tapped every year.

Roth conversions change the year in which tax is paid

Converting untaxed amounts from a traditional plan to a Roth IRA generally includes the taxable amount in gross income for the conversion year. The conversion can move income into a year when you have room in your tax brackets, but it can also increase taxes, affect the taxable portion of Social Security or create estimated-payment needs.

Compare the current tax cost with the possible future benefits: lower future traditional balances, less future RMD pressure and more tax-free flexibility if later Roth distributions are qualified. The appropriate amount depends on your income, filing status, basis, state, expected future rates, charitable goals and time horizon. The IRS does not establish a universal conversion amount.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Illustrative decision process

Suppose a retiree needs a fixed amount for annual spending, has a traditional IRA with some basis, a Roth IRA with an established contribution history, taxable savings and an RMD. The process is:

  1. Calculate the IRA RMD and identify the taxable share after applying basis records.
  2. Use the RMD toward the spending target rather than taking an avoidable second distribution before modeling the tax effect.
  3. Estimate pension income, taxable Social Security, interest, dividends and gains for the year.
  4. Determine whether the remaining cash need can come from taxable savings without an unwanted gain, or from a Roth distribution that meets the qualification rules.
  5. Compare a larger traditional withdrawal, a Roth withdrawal or a combination on current tax, future RMDs, liquidity and state-tax effects.
  6. Set withholding or estimated payments based on the resulting projection and retain the transaction records.

The example does not produce a universal answer because the result changes with basis, filing status, state, account terms and other income.

Year-end reporting and recordkeeping checklist

  • Keep account statements, contribution records, conversion confirmations and prior Forms 8606.
  • Match each Form 1099-R to the actual distribution, withholding and rollover destination.
  • Determine whether Form 8606 is required for IRA basis or Roth activity.
  • Determine whether Form 5329 is required for an RMD shortfall or an additional-tax exception.
  • Recalculate the current-year RMD for every applicable IRA and employer plan.
  • Review pension or annuity statements showing the taxable and investment-recovery portions.
  • Check the taxable Social Security calculation after adding the proposed distributions.
  • Use the current IRS instructions for the filing year because forms, thresholds and procedures can change.
  • Ask the employer-plan administrator about distribution options before assuming the plan matches IRA rules.

Common mistakes and practical fixes

Calling every traditional IRA dollar taxable

Fix: Locate nondeductible contributions and apply the basis rules; use Form 8606 when required.

Calling every Roth withdrawal tax-free

Fix: Check qualification, account age, five-year requirements, ordering and any early-distribution additional tax.

Taking an RMD from the wrong account

Fix: Calculate each IRA separately and follow the separate-account rule for employer plans.

Ignoring the effect on Social Security

Fix: Recompute the taxable portion of benefits after modeling the additional distribution.

Treating withholding as the final tax rate

Fix: Compare withholding with projected total tax and arrange estimated payments if necessary.

Assuming a direct rollover and a payment to yourself are identical

Fix: Ask for a direct rollover when appropriate; a payment to you from a qualified plan generally triggers 20% withholding.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Missing an RMD and waiting until the next year

Fix: Correct the shortfall promptly, document the reason and review the IRS relief process rather than assuming the issue disappears.

When to involve a tax professional

Get individualized advice when you have mixed deductible and nondeductible IRA contributions, several employer plans, a conversion, an inherited account, a large one-time distribution, a possible early-distribution exception, a pension or annuity basis calculation, or a potential RMD shortfall. A qualified tax professional can coordinate Forms 8606 and 5329, withholding, estimated payments and state rules with your actual records.
