Taxable vs. Tax-Exempt Retirement Income: What to Know Before You Withdraw

By TheFinanceBase Team 10 min read

Some retirement withdrawals are taxable, some are tax-free, and many are partly taxable. Traditional IRA and pre-tax workplace-plan distributions generally enter federal taxable income, while Roth contributions are made after tax and Roth earnings are tax-free only when the distribution meets applicable qualification rules. Pension, annuity and Social Security payments require separate calculations. A taxable withdrawal can also trigger an additional 10% early-distribution tax, required minimum distribution (RMD) rules, and withholding that may not equal your final bill.

This guide covers U.S. federal rules reflected in current IRS guidance for tax years 2025 and 2026. State and local taxes, personal tax calculations and an individualized order for drawing accounts are outside its scope.

The basic rule: identify the taxable portion, not just the account name

Your tax result depends on how the money was contributed, whether you have documented after-tax basis, whether a Roth distribution is qualified, your age and filing circumstances, and your other income. Two accounts with the same label can therefore produce different taxable amounts.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Pre-tax money: Contributions generally received a tax benefit and distributions are usually ordinary income when received.
  • After-tax basis: Amounts already included in income are not taxed again, but you must substantiate and calculate the nontaxable share.
  • Roth money: Contributions were taxed before entering the account. Earnings need to satisfy Roth qualification rules to be tax-free.
  • Benefit payments: Pensions, annuities and Social Security use their own basis or income formulas.
  • Separate overlays: Early-distribution taxes, RMDs and withholding are different questions from whether a payment is taxable.

The most useful pre-withdrawal question is therefore: What portion of this specific payment is taxable this year?

Traditional IRAs and pre-tax workplace plans

When a distribution is generally taxable

Traditional IRA distributions are generally taxable as ordinary income. If every contribution was deductible and no other after-tax amount entered the IRA, the distribution is generally fully taxable. The same broad treatment applies to money distributed from a pre-tax 401(k), 403(b), governmental 457(b) or similar employer plan, subject to the plan and distribution rules that apply to you.

How after-tax basis changes the result

Nondeductible traditional IRA contributions and certain after-tax rollover amounts create basis. Basis is not taxed a second time, so a distribution can contain both taxable and nontaxable dollars. Form 8606 is used to report nondeductible contributions and calculate the nontaxable portion of relevant IRA distributions. Keep the form and contribution records; an old nondeductible contribution that was never documented can make a later filing harder to support.

Do not assume that you can label only the amount you remember contributing as tax-free. The taxable and nontaxable portions must be determined under the applicable IRS calculation, using the required IRA information and distribution year.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Records to assemble

  • Prior-year Forms 8606 and records of nondeductible IRA contributions.
  • Forms 1099-R and other distribution statements for the current year.
  • Documentation for after-tax plan contributions and rollovers.
  • Year-end account values and records showing where a rollover came from.

Roth IRAs and designated Roth workplace accounts

Contributions are not the same as earnings

Roth contributions are made with after-tax dollars. That does not make every withdrawal from every Roth account automatically tax-free. Contributions and earnings can have different treatment, and the order and qualification rules depend on whether the account is a Roth IRA or a designated Roth account in an employer plan.

Designated Roth accounts in workplace plans

Contributions to a designated Roth 401(k), 403(b) or similar account were included in income when made. Earnings are tax-free when withdrawn only if the distribution is qualified under the applicable IRS and plan rules. A nonqualified distribution can therefore include an amount that is not taxable and an earnings amount that is taxable, with possible additional tax depending on the circumstances.

Roth IRA distributions

Roth IRA treatment also depends on the qualification requirements. Do not describe all Roth IRA withdrawals, especially withdrawals that include earnings, as automatically tax-free. Before taking money out, identify the contribution history, conversion history and the applicable qualification status for the distribution year.

Pensions and annuities: taxable and nontaxable portions

Pension and annuity payments may be fully taxable or partly taxable. The dividing fact is generally your after-tax investment or basis in the contract. Payments that return previously taxed investment are not taxed again; the remaining taxable portion is generally included in income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Your payer’s statement and the applicable IRS pension or annuity method determine how the taxable share is reported. Keep the contract, contribution and rollover records that establish your investment in the contract. A pension with no after-tax investment may be fully taxable, while a contract funded partly with after-tax money may produce a recurring nontaxable portion.

Social Security is not automatically tax-free

How the federal calculation works

For tax year 2025, the IRS says generally up to 50% of Social Security benefits may be taxable. Up to 85% may be taxable when the applicable thresholds or filing circumstances are met. The percentage is the portion that may be included in taxable income; it is not the tax rate applied to your benefits.

The calculation uses more than the benefit statement. It includes one-half of your Social Security benefits plus other income, including tax-exempt interest. The IRS worksheet and filing-status rules determine the taxable amount.

Published thresholds for the 2025 general rule

Filing circumstance referenced by IRS Publication 915 (2025) Threshold How to read it
Individual $34,000 A threshold used in the Social Security benefit-taxation worksheet; it is not a universal tax-free allowance.
Married filing jointly $44,000 A threshold used in the worksheet; your filing circumstances and other amounts still control.

These figures are for the cited 2025 general rule. They do not replace the worksheet, and other filing situations can have different treatment. Tax-exempt interest can count in the calculation even though the interest itself is generally exempt from regular federal income tax.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not confuse Social Security with SSI

Social Security retirement and survivor benefits can be partly taxable under the rules above. Supplemental Security Income (SSI) is a separate needs-based program and is not taxable.

Early withdrawals: income tax and the possible extra 10% tax

A taxable distribution taken before age 59½ may also be subject to an additional 10% tax unless an exception applies. This additional tax is separate from ordinary income tax: a withdrawal can be taxable income, subject to the extra tax, both, or neither depending on its facts.

The 10% calculation generally applies to the taxable portion of an early distribution. Nontaxable basis is not turned into taxable income merely because you withdrew it, although the distribution still must be reported correctly. Because exceptions are fact-specific, check the IRS early-distribution rules before relying on one; do not treat age alone as a complete answer.

Required minimum distributions (RMDs)

General current age rule

Under current IRS guidance, traditional IRAs and many retirement-plan accounts generally begin RMDs at age 73. The account type, plan document and your employment status can alter the timing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Workplace-plan exceptions

Some workplace-plan participants may delay RMDs until retirement unless they are a 5% owner. The plan’s terms and the IRS rule for that plan determine whether the delay is available.

Roth and inherited accounts

Roth IRA owners have no lifetime RMD requirement under the current rule. Beneficiaries of retirement accounts follow separate distribution rules, so an inherited account should not be treated like the original owner’s account.

An RMD is a required withdrawal, not a statement that the entire account is tax-free or taxable. Determine the taxable portion of the amount distributed and satisfy the applicable deadline and reporting requirements.

Withholding is a prepayment, not your final tax bill

Federal withholding sends money to the IRS during the year. It does not determine the tax ultimately owed when you file.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The 20% default for certain employer-plan rollovers

IRS Publication 505 (2026) states a 20% default federal withholding rate on the taxable amount of certain eligible rollover distributions from employer plans. The rate applies to the taxable amount under the relevant distribution rule; it may be insufficient or excessive for your overall tax liability.

Do not reduce a withdrawal solely because 20% was withheld, and do not assume that receiving a smaller check means the distribution itself was only partly taxable. Compare the withholding with your expected income, deductions, credits and other withholding for the year.

What to check on the statement

  • Gross distribution and taxable amount shown by the payer.
  • Federal income tax withheld.
  • Whether the payment was coded as a rollover, normal distribution or another type.
  • Whether the form reflects a Roth, after-tax or basis-related amount correctly.

Side-by-side comparison

Income source How it was funded Typical federal taxable share Possible extra early-distribution tax RMD timing Key records or checks
Traditional IRA Usually deductible pre-tax contributions; may include nondeductible basis Generally ordinary income, reduced by the properly calculated basis portion Generally possible before 59½ on the taxable portion unless an exception applies Generally starts at age 73 under current guidance Form 8606, contribution history, Forms 1099-R
Pre-tax employer plan Pre-tax salary deferrals and employer contributions; some plans also contain after-tax money Generally ordinary income for the taxable amount Generally possible before 59½ on the taxable portion unless an exception applies Generally age 73; some participants may delay until retirement unless 5% owners Plan statements, rollover and after-tax contribution records
Designated Roth workplace account After-tax designated Roth contributions Contributions are not taxed again; earnings are tax-free only for a qualified distribution May apply to taxable, nonqualified amounts Plan-specific rules apply Contribution history, plan qualification information and distribution code
Roth IRA After-tax contributions and possible conversions Depends on contribution, conversion and earnings rules; do not assume every withdrawal is tax-free May apply to taxable amounts in an early, nonqualified distribution No lifetime RMD for the original owner under current guidance Contribution and conversion records; qualification facts
Pension or annuity Employer or personal contract, possibly with after-tax investment Fully or partly taxable according to investment or basis in the contract Depends on the contract and distribution facts Plan or contract rules may apply Contract, basis records and payer statement
Social Security Benefit program, not an investment account For 2025, generally up to 50%, or up to 85% in specified circumstances, may be included in taxable income Not an account early-distribution rule Not applicable Benefit statement, filing status, other income and tax-exempt interest
SSI Needs-based federal benefit Not taxable Not applicable Not applicable Confirm that the payment is SSI rather than Social Security retirement benefits

A practical pre-withdrawal process

  1. Identify the exact source. Write down whether the payment is from a traditional IRA, Roth IRA, pre-tax plan, designated Roth plan, pension, annuity, Social Security or SSI.
  2. Separate contribution types. Mark pre-tax contributions, nondeductible IRA contributions, after-tax plan contributions, Roth contributions, conversions and earnings.
  3. Find basis evidence. Gather Forms 8606, rollover paperwork, plan statements and pension or annuity contract records. If the records do not support an after-tax claim, resolve that issue before filing.
  4. Estimate the taxable amount. Use the payer’s projected taxable amount and the applicable IRS worksheet or calculation. For Social Security, include half of the benefits, other income and tax-exempt interest in the worksheet inputs.
  5. Check age and exception rules. If you are under 59½, determine whether the taxable portion could face the additional 10% tax and whether a documented exception applies.
  6. Check RMD obligations. If you are near or past age 73, verify the account’s RMD start date, deadline and plan-specific provisions. Check inherited-account rules separately.
  7. Review withholding. Compare the amount withheld with your expected total federal tax, not just the percentage printed on the distribution form. Certain eligible employer-plan rollover distributions use a 20% default withholding rate on the taxable amount.
  8. Coordinate the tax return. Keep the distribution form, basis calculations and withholding records together so the reported taxable and nontaxable amounts agree.

Common mistakes and how to avoid them

“My Roth withdrawal is always tax-free.”

Roth contributions and earnings are not interchangeable. Verify whether the distribution is qualified and whether it includes earnings or conversion amounts before treating it as tax-free.

“The whole traditional IRA withdrawal is taxable.”

That can be wrong when nondeductible contributions or after-tax rollovers created basis. Use the required basis calculation and Form 8606 rather than relying on the account label.

“Social Security is tax-free because I paid payroll taxes.”

Social Security benefits can be partly taxable. The 2025 IRS rule can include up to 50% or, in specified circumstances, up to 85% in taxable income, based on benefits plus other income and tax-exempt interest.

“Twenty percent withholding means my tax rate is 20%.”

Withholding is a prepayment. Your final liability depends on total income, filing status, deductions, credits and other payments during the year.

“An RMD is optional if I do not need the cash.”

Traditional IRAs and many plans generally require RMDs beginning at age 73 under current guidance. Confirm the deadline and account-specific rule even if you plan to reinvest the money.

“The federal result applies in my state.”

State and local taxation was not addressed here. Check your state rules separately before deciding how much to withdraw or withhold.

When professional help is warranted

Consider a qualified tax professional when you have an IRA basis history, multiple rollovers, inherited accounts, pension or annuity basis, a large one-time distribution, or several income sources that affect Social Security taxation. Bring the original contribution and rollover records, Forms 1099-R, Social Security benefit statement, prior Forms 8606 and withholding details. A professional can apply the current forms and your jurisdiction’s rules; no generic account ranking can replace those facts.

What this means for a withdrawal decision

There is no universally correct account to withdraw from first. The right comparison is the after-tax amount available now, the effect on future RMDs and Social Security taxation, any early-distribution tax, withholding, and your state and federal filing position. Establish the taxable portion and timing before requesting the payment, and preserve the records that prove any nontaxable basis.
