In India, compensation paid for compulsory acquisition must be separated into three components before you calculate tax: the original compensation principal, any enhanced compensation, and interest. The principal is generally considered for capital-gains purposes when the initial amount is received; enhanced compensation is computed separately and taxed when received; and interest is generally reported under Income from Other Sources in the year of receipt, with a 50% deduction under the Income Tax Department’s cited guidance. A compensation bond cannot automatically be given the same tax treatment as cash because the issue terms and acquisition scheme determine when and how it is treated.
First identify the relevant tax year and whether the Income-tax Act, 1961, the Income-tax Act, 2025, or transition provisions govern your transaction. The Income Tax Department’s portal lists both Acts and transition FAQs: https://www.incometaxindia.gov.in/.

Start with the tax year and governing statute
Tax terminology and section numbers depend on the law applicable to the tax year in which the relevant receipt is recognized. Do not quote a section from the 1961 Act for a transaction governed by the 2025 Act without checking the transition rules. The official portal publishes the Income-tax Act, 1961, the Income-tax Act, 2025, and transition FAQs.

- the date the government or acquiring authority paid the initial compensation or part of it;
- the date of any final court or tribunal order that replaced an interim payment order;
- the date enhanced compensation was actually received;
- the period for which interest was calculated and the date that interest was credited or paid; and
- the date a bond was allotted, transferred, redeemed or paid interest.
Those dates may fall in different tax years, producing separate reporting obligations.
How cash compensation for compulsory acquisition is taxed
Initial compensation is generally recognized on receipt
The Income Tax Department’s guidance states that capital gains on compulsory acquisition are generally chargeable in the previous year in which the initial compensation, or part of it, is received. In the guidance’s own fill-in question, the missing event is: “Initial compensation (or part thereof) is received.” The rule concerns compulsory acquisition of a capital asset under law and is not a general rule for every payment described as compensation.
For the original capital-gains computation, compensation received or receivable for the compulsory acquisition is treated as the full value of consideration. The acquisition cost is deducted in full in the year the first instalment is received, subject to the applicable law and the asset’s documented history. Preserve purchase deeds, improvement records and earlier tax computations so the cost figure can be supported.

When a payment is made pursuant to an interim order of a court or tribunal, the department’s guidance places chargeability in the year the final order is made. The order, payment advice and subsequent judgment should therefore be read together; the bank-credit date alone may not answer the timing question in an interim-order case.

Enhanced compensation is a separate computation
An award, court judgment or settlement may increase the amount payable after the original compensation was assessed. Enhanced compensation is treated separately and is taxed on receipt. The original computation is not simply reopened as though the first payment had never occurred.
For enhanced compensation, the guidance states that the cost of acquisition and cost of improvement are taken as nil. That rule applies to the enhanced amount’s separate computation; it does not erase the need to establish the original asset’s cost for the initial compensation calculation. If further enhancement is awarded, maintain the order and payment trail for each additional amount.
Interest on compensation or enhanced compensation
Interest has a different head of income
Interest paid on compensation or enhanced compensation is not folded into the capital-gains principal. The cited departmental guidance places it under Income from Other Sources. It is generally taxable in the year you receive it, even if the interest relates to an earlier acquisition period.
The guidance allows a deduction of 50% of qualifying interest on compensation or enhanced compensation. This deduction applies to that statutory compensation interest; it must not be generalized to ordinary interest on deposits, debentures or a compensation bond unless the applicable law specifically provides otherwise.

The 2025 Act wording
Section 278 of the Income-tax Act, 2025, states:
“Any interest received by an assessee on any compensation or on enhanced compensation, shall be deemed to be the income of the tax year in which it is received, irrespective of anything to the contrary contained in section 276.”
Use that wording only where the 2025 Act governs the transaction. For an earlier tax year, verify the corresponding provision and transition rules under the 1961 Act.
Interest follows the taxability of the underlying compensation
The department’s guidance says interest is chargeable only where the original or enhanced compensation is taxable. Where the compensation is exempt under an applicable provision, the guidance treats the related interest as exempt as well. The exemption must be established first; do not assume that labeling a payment “interest” makes it exempt.
When section 10(37) can exempt capital gains on urban agricultural land
Section 10(37) of the Income-tax Act, 1961, can exempt capital gains of an individual or Hindu undivided family (HUF) from compulsory acquisition of qualifying urban agricultural land. The statutory text is available from the Income Tax Department at https://www.incometaxindia.gov.in/w/section-10-64.
Rank #4
All material conditions must be checked; the provision does not cover every agricultural parcel or every recipient. The cited section requires, in substance:
- the taxpayer to be an individual or HUF;
- the land to fall within the specified urban-land locations covered by the provision;
- the land to have been used for agricultural purposes by the individual, the HUF or the individual’s parent during the two years immediately before the transfer;
- the transfer to result from qualifying compulsory acquisition, or from a transfer approved by the Central Government or the Reserve Bank of India, as applicable; and
- compensation to be received on or after 1 April 2004.
The statutory explanation includes enhanced and further enhanced compensation. Keep evidence of cultivation, ownership, location, acquisition notices, approval (where relevant), and each compensation receipt. A company, trust or other taxpayer outside the specified category cannot claim the exemption merely because the land was used for farming.
Cash compensation versus a compensation bond
A bond issued instead of immediate cash requires document-level analysis. The general cash-compensation guidance does not establish one universal tax point for every bond. In particular, the available official material does not decide whether a particular instrument’s principal is treated as compensation when allotted, when transferred, when redeemed, or at another event.

Documents needed for a bond analysis
- the bond certificate, deed or electronic allotment statement;
- the acquisition award and any rehabilitation or compensation scheme;
- issue date, face value, maturity date, transfer restrictions and redemption terms;
- the terms governing coupon or other interest payments;
- bank or demat records showing allotment, transfer, redemption and interest credits; and
- the tax year and statute applicable to each receipt.
Until those documents are reviewed, do not report a categorical answer that the bond follows the cash rule. The principal and any coupon may have different characterizations, and the tax point may differ from the date on which the underlying land was acquired.

Do not apply the 50% interest deduction automatically
The 50% deduction described above concerns qualifying interest on compensation or enhanced compensation under the cited guidance. It is not a blanket deduction for ordinary bond interest. Read the instrument and the acquisition scheme to determine whether a payment is statutory compensation interest, bond coupon interest, redemption accretion or another amount.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Withholding tax is a payment-stage issue
The department identifies section 194LA for a person paying a resident compensation or enhanced compensation for compulsory acquisition of immovable property other than agricultural land. Whether withholding applies depends on the relevant year’s provision, thresholds and the payment facts.
A tax-deduction certificate or a withholding entry in Form 26AS or an annual information statement records tax withheld; it does not decide your final capital-gains computation, the 50% interest deduction, or eligibility for section 10(37). Claim available withholding credit against the final liability and reconcile it with the award, payment advice and return figures. Verify the current section, threshold and documentation before relying on a numeric withholding rate.

- Identify the asset and taxpayer. Record whether the asset is land or another capital asset, who owned it, and whether the recipient is an individual, HUF or another entity.
- Map every payment. Separate original principal, enhanced or further enhanced principal, statutory interest, bond coupon, redemption amount and any withholding.
- Assign each event to a tax year. Use the receipt date for the initial and enhanced amounts, subject to the final-order rule for interim payments and the statute applicable to that year.
- Compute the original compensation component. Use the compensation as consideration and deduct the documented acquisition cost as required for the first receipt, applying the law governing that year.
- Compute each enhancement separately. For enhanced compensation, apply the rule that cost of acquisition and improvement are nil under the cited guidance.
- Compute interest independently. Report qualifying compensation interest under Income from Other Sources in the year received and apply the 50% deduction only where the cited rule applies.
- Test section 10(37). Check taxpayer type, urban location, two-year agricultural use, qualifying acquisition or approved transfer, and the 1 April 2004 receipt condition before excluding a capital gain.
- Reconcile withholding. Match tax withheld to certificates and statements; treat it as credit, not as proof that the underlying income is exempt.
- Retain the evidence. Keep awards, court orders, possession and cultivation records, payment advices, bond documents, interest calculations and bank statements for the statutory record period.
Illustrative timing patterns
| Payment pattern | Likely tax treatment under the cited guidance | Key check |
|---|---|---|
| First instalment of original cash compensation | Capital-gains computation generally arises in the year the initial compensation or part of it is received. | Confirm whether an interim order controls and document the asset’s acquisition cost. |
| Payment after a final court order increases the award | Enhanced compensation is computed separately and taxed on receipt. | Keep the final order and payment date; do not simply recompute the original receipt. |
| Interest credited with an award | Income from Other Sources in the year received, with the cited 50% deduction for qualifying compensation interest. | Separate interest from principal and verify that the underlying compensation is taxable. |
| Compensation bond allotted instead of cash | No universal timing or characterization is established by the general cash guidance. | Review the bond, scheme, allotment, redemption and coupon terms. |
| Compensation for qualifying urban agricultural land | Capital gain may be exempt under section 10(37) if every statutory condition is met. | Check taxpayer status, location, two-year agricultural use and receipt date. |
Common mistakes and how to avoid them
- Combining principal and interest: Use separate schedules and headings because they are taxed differently.
- Using the payment date after an interim order without checking the final order: Obtain the final judgment or tribunal order before fixing the tax year.
- Applying the 50% deduction to all bond returns: Limit it to qualifying compensation interest under the applicable rule.
- Calling every agricultural acquisition exempt: Section 10(37) is conditional and limited to specified taxpayers, land and use facts.
- Treating withholding as final tax: Reconcile the credit, then calculate the actual liability or exemption.
- Assuming a bond equals cash: Read the instrument and scheme before deciding when principal or yield is recognized.
When specialist advice is warranted
Obtain advice from a qualified Indian tax professional when the amount is material, compensation spans several years, a court order is involved, a bond has unusual transfer or redemption terms, ownership changed during acquisition, or section 10(37) eligibility is disputed. Give the adviser the complete award, orders, payment ledger, land-use evidence, bond terms and tax-year details rather than only a bank statement.
