An IRS installment agreement lets you pay the full assessed balance over time. An offer in compromise (OIC) can settle for less, but only if the IRS determines that the offered amount reflects what it can reasonably collect, that you genuinely dispute the liability, or that full payment would create exceptional economic hardship. Choose the payment plan when your documented cash flow can clear the debt; investigate an OIC when full repayment is not realistic or the liability itself is doubtful.
Neither option automatically erases penalties. An installment agreement generally leaves interest and late-payment penalties running on unpaid amounts. An accepted OIC stops additional interest on the accepted offer amount, but it imposes strict filing and payment obligations afterward.

Installment agreement or OIC: the differences that decide the outcome
| Question | Installment agreement | Offer in compromise |
|---|---|---|
| Can you repay the entire assessed balance? | Designed for full repayment through scheduled payments. | Generally unavailable when you can pay in full through an agreement or available asset equity. |
| Primary eligibility test | Payment amount, balance, filing history and ability to meet the schedule. | Income, allowable expenses, asset equity, ability to pay, doubt as to liability or exceptional circumstances. |
| Upfront cost | Long-term direct-debit setup is $22 under current IRS guidance; qualifying low-income taxpayers may receive a reduced or waived fee. A qualifying short-term plan has no setup fee. | $205 application fee plus an initial or periodic payment; both can be waived for qualifying low-income taxpayers. |
| Current plan example | Online long-term plans generally cover balances of $50,000 or less. Short-term plans run 180 days or less when combined tax, penalties and interest are under $100,000. | Payment terms are selected in the offer package and must be completed as agreed. |
| Interest and penalties | Interest and the late-payment penalty generally continue on unpaid amounts until they are paid. | After acceptance, additional interest stops on the accepted offer amount; default can restore penalties and interest. |
| Documentation | Often an online application; Form 9465 and, when required, Form 433-F or Form 433-H are alternatives. | Detailed financial and legal package using the current Form 656-B instructions. |
| While an application is pending | You make the scheduled payments. | An existing installment agreement generally need not be paid while the OIC is processed. |
| If you default | Missed terms can cause the agreement to default and expose the account to further collection action. | The IRS can reinstate the original liability, subtract credited payments, and restore penalties and interest. |
| Future compliance | Keep filing and paying current obligations while the agreement remains open. | Remain current with filing and payment obligations for five years after acceptance. |
How an IRS installment agreement works
When a payment plan is the practical choice
An installment agreement is appropriate when your income and expenses leave enough cash for a reliable monthly payment and the full balance can be paid within the IRS collection period. It is a repayment arrangement, not a reduction of the assessed tax. The amount you owe remains the starting balance, with applicable charges accounted for under IRS rules.

Current IRS plan examples and fees
For an online long-term plan, the IRS generally uses a $50,000 balance ceiling. The balance figure concerns the tax account covered by the online process; read the current online eligibility screen because other conditions can affect acceptance. Direct-debit setup is $22 under current IRS guidance, with reduced or waived charges available to qualified low-income taxpayers.
A short-term plan lasts 180 days or less and has no setup fee when combined tax, penalties and interest are under $100,000. Because it ends within six months, it can be useful if a bonus, property sale or other documented inflow will make a near-term payoff realistic. It is not a substitute for a longer arrangement when that inflow is speculative.
Charges while you pay
Interest and the late-payment penalty generally continue on unpaid amounts during an installment agreement. Your true cost therefore depends on both the payment schedule and the time required to finish. Before agreeing, compare the proposed monthly amount with your essential expenses, emergency needs and expected tax obligations; a plan that leaves no room for current taxes is likely to fail.

- The tax owed is $10,000 or less, excluding interest and penalties.
- All required returns were filed and required payments were made on time during the previous five years.
- You have not recently used an income-tax installment agreement.
- The balance will be paid in full within three years.
Meeting those conditions does not make other plan types irrelevant; it identifies a specific category with defined requirements. If your balance, history or proposed term falls outside them, use the IRS payment-plan process to see which alternative applies.
How to apply
- Bring filings current. File every required federal return before requesting a plan. A payment arrangement does not replace the obligation to file.
- Calculate the account balance. Include assessed tax, penalties and interest shown on IRS notices, and allow for charges that may accrue before payoff.
- Try the online payment-plan application. The online tool will display available plan types and the payment amount or terms it can offer.
- Use paper forms if online filing is unavailable. Submit Form 9465. The IRS may also require Form 433-F or Form 433-H to document income, expenses, assets and liabilities.
- Choose a payment date you can sustain. Align it with dependable income rather than a variable commission or hoped-for refund.
- Continue current-year compliance. New returns and payments must remain timely while the old balance is being paid.
What causes an agreement to fail
Common failure points include missed debits, a new unpaid tax balance, or withholding and estimated payments that are too low. If your income changes, review the payment amount promptly instead of silently skipping a debit. Keep every notice, confirmation number and bank record so you can show what was paid and when.
How an offer in compromise works
What the IRS is agreeing to
An OIC is a settlement for less than the full tax debt. The IRS evaluates whether the offered amount represents what it can reasonably collect. It examines income, allowable expenses, asset equity and ability to pay. Two additional bases can apply: doubt that you are legally liable for the amount, or exceptional circumstances in which collecting the full balance would create an economic hardship even though the liability is correct.

Requirements before submitting
You must have filed all required returns and made required estimated tax payments. You cannot be in an open bankruptcy case. Employers have additional federal-deposit requirements. If any of these conditions is missing, correct it before spending money on an application.
Application cost and payment choices
The OIC package requires a $205 application fee and an initial or periodic payment selected under the offer terms. Qualifying low-income taxpayers may have both the fee and payment requirement waived. The waiver is eligibility-based; do not assume it applies without checking the current Form 656-B instructions.
Step-by-step OIC process
- File every required return and make current estimated payments. An OIC cannot cure missing filings or current-year nonpayment.
- Use the IRS Offer in Compromise Pre-Qualifier Tool. Treat its result as an eligibility screen, not a promise that the IRS will accept your offer.
- Assemble financial records. Gather recent proof of income, recurring expenses, bank and investment balances, real-estate and vehicle values, loan statements and other records needed to support the figures in the forms.
- Identify the legal basis. Decide whether the case rests on doubt as to liability, doubt as to collectibility, or exceptional circumstances. Your records should support that specific basis.
- Read the current Form 656-B instructions. They govern forms, payment terms, required attachments and low-income certification.
- Submit the complete package. Include the fee and initial or periodic payment unless the low-income waiver applies.
- Respond to IRS requests. Missing records or unanswered questions can delay or undermine the evaluation.
What happens while the IRS reviews an OIC
If you already have an installment agreement, the IRS generally does not require those payments while the OIC is being processed. Follow every notice and keep funds available for any payment the offer terms require. If the OIC is rejected and no new debt exists, the prior agreement is generally reinstated without an additional setup fee.
After acceptance and the five-year obligation
Acceptance is conditional on following the offer terms and remaining current with filing and payment obligations for five years. A missed filing or payment during that period can put the settlement at risk. If the IRS defaults the OIC, it can reinstate the original liability, credit payments already made, and restore penalties and interest. Keep a compliance calendar for filing deadlines, estimated payments and any offer installments.

How to decide between the two
Choose an installment agreement when full repayment is realistic
- Your documented monthly surplus can support the payment without creating a new tax balance.
- Your assets and income indicate that the IRS could be repaid within the collection period.
- You want a predictable schedule and can meet current filing and payment duties.
- The balance is within an online plan range or you can provide the financial statement required for a different plan.
Explore an OIC when full payment is not realistic
- Limited, stable income leaves no credible path to repay the full balance.
- Asset equity is low, and selling essential property would not produce enough to pay the debt.
- You have a genuine, documentable doubt that the assessed liability is correct.
- Full collection would create exceptional economic hardship under the IRS standard.
Do not choose solely by the monthly amount
A small installment payment can cost more over time because interest and late-payment penalties continue. An OIC can reduce the settled amount, but it requires a stronger financial record, an application payment and five years of post-acceptance compliance. Compare the total cash you can realistically pay, the risk of default and the effect on essential assets—not just the first payment shown on a screen.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Seeking relief from penalties and interest
What these two options do and do not change
An installment agreement changes timing, not the assessed liability. It does not itself remove penalties or interest. An accepted OIC settles the amount the IRS accepts under the offer terms; additional interest does not accrue on that accepted offer amount after acceptance, but default can reverse the benefit.
Penalty relief is a separate question
If penalties arose from a reasonable cause or another IRS-approved basis, ask the IRS about a separate penalty-abatement request. Keep evidence explaining what prevented timely filing or payment and when the problem was corrected. Do not treat an installment agreement application or an OIC as a substitute for that separate request, and do not assume interest disappears merely because a penalty is reduced.

If you believe the tax was assessed incorrectly, collect documents that address the underlying transaction, income, deduction or filing. An OIC based on doubt as to liability is different from an inability-to-pay case; the IRS must evaluate whether the legal liability is correct, not merely whether the payment would be difficult.

Prepare before contacting the IRS
- List every required return and its status. Note missing, filed-but-unprocessed and amended returns separately.
- Make current estimated payments and deposits. Individuals must address estimated tax; employers must meet applicable federal-deposit duties.
- Build a monthly cash-flow statement. Separate essential living costs from discretionary spending and identify irregular annual bills.
- Inventory assets and equity. Record current values, loan balances, ownership interests and any restrictions on selling an asset.
- Collect proof. Keep pay statements, benefit records, bank statements, housing and utility bills, insurance, loan statements and documentation for unusual expenses.
- Check the official tools and forms. Use the IRS online payment-plan application or OIC Pre-Qualifier Tool, then read the current Form 9465, Form 433-F, Form 433-H or Form 656-B instructions that apply.
- Set a compliance reminder. Schedule filing dates, estimated payments, direct debits and any periodic offer payments in one calendar.
Illustrative cases
Case 1: Stable income and a short payoff horizon
Suppose an individual has filed all returns, owes a balance within the online long-term range and can document a monthly surplus that pays the account within the collection period. An installment agreement is the logical first option. An OIC would face the basic obstacle that full repayment is feasible.
Case 2: Low income and little realizable equity
Suppose a taxpayer’s documented income barely covers allowable expenses, the taxpayer owns no meaningful nonessential equity, and there is no credible way to repay the full balance. The taxpayer should test OIC eligibility and prepare a complete financial package. The IRS still decides what it can reasonably collect; hardship alone is not automatic approval.
Case 3: The amount itself is disputed
Suppose records show that a reported transaction was counted twice and the taxpayer can support the correction. The issue is doubt as to liability, not merely an inability to pay. The taxpayer should organize evidence addressing the assessment and follow the IRS process for challenging the liability.
Avoidable mistakes and warning signs
Applying before fixing filing problems
Submitting an OIC or payment-plan request while returns or estimated payments are missing can make the request ineligible or incomplete. Resolve current filing obligations first.
Assuming an OIC is a guaranteed discount
The IRS warns: “OIC mills are aggressive or misleading marketing schemes that often overpromise results and charge high fees to taxpayers who don’t qualify for an OIC.” This warning appears in Internal Revenue Service Tax Tip 2026-40, May 14, 2026. Be cautious of anyone promising a specific reduction before reviewing your records, demanding a large fee regardless of eligibility, or discouraging you from using the IRS Pre-Qualifier Tool.
Ignoring the five-year compliance period
An accepted offer is not finished when the IRS cashes the initial payment. Missing a later return or payment can trigger default and restore the original account. Keep proof of every filing and payment for the entire required period.
Comparing advertisements instead of IRS terms
Use the IRS’s current forms, online tools and written notices as the controlling terms. Private representatives cannot guarantee acceptance, waive IRS requirements or change the statutory liability on their own.
Quick Recap
Practical decision checklist
- Can you repay the full balance with a payment that leaves room for current taxes? Start with an installment agreement.
- Would full payment require using asset equity or income you do not realistically have? Review OIC eligibility.
- Do you dispute the assessment itself? Gather liability evidence before selecting an inability-to-pay strategy.
- Are returns, estimated payments and employer deposits current? If not, fix those items first.
- Have you tested the official tools and read the current forms? Do that before paying a private promoter.
- Can you maintain five years of filing and payment compliance? If not, an accepted OIC could be put at risk.
