Tax-loss harvesting explained: capital-loss limits, carryovers, and tax forms

Tax-loss harvesting means selling an investment for less than its tax basis to realize a capital loss. The loss first offsets capital gains. If losses still exceed gains, an individual generally may deduct up to $3,000 against other income on a 2025 U.S. federal return ($1,500 if married filing separately), with unused amounts carried forward. The sale and any adjustments usually flow through Form 8949 and Schedule D before the allowable deduction reaches Form 1040 line 7a.

The result is not automatic: the wash-sale rule can disallow a loss, holding period changes how losses are used, and carryover calculations can require the IRS worksheet rather than simple subtraction. The rules below are for U.S. individual federal returns using 2025 IRS materials; use the forms and instructions for the tax year you are filing.

What tax-loss harvesting actually changes

A capital loss is realized when you sell or exchange a capital asset for less than its adjusted basis. The tax benefit comes from the realized loss, not from an investment’s unrealized decline while you still own it. A harvested loss is netted against capital gains for the year. Only after all applicable gains and losses are combined can you determine whether any amount is available to offset ordinary income.

Harvesting is therefore a timing decision, not a guaranteed saving. Your result depends on the gains and losses realized during the year, your other income, whether a replacement purchase triggers a wash sale, and whether a carryover is eventually used. Selling solely to obtain a deduction can also change your portfolio and future tax basis, so the tax rule should be considered alongside your investment plan.

How the federal capital-loss deduction is limited

For 2025 individual federal returns, Publication 550 says the deduction on Schedule D is the lesser of the total net loss shown on Schedule D line 16 or the annual limit. The general limit is $3,000; it is $1,500 for married taxpayers filing separately. The allowable amount reduces income dollar for dollar and is reported on Form 1040 line 7a, in parentheses.

Filing status Maximum net capital-loss deduction against other income for 2025 What must happen first
Most individual filers $3,000 Capital gains and losses must be netted, leaving a net loss.
Married filing separately $1,500 The same netting step applies; the lower limit then controls.

This is not a $3,000 deduction for every losing sale. If your losses are fully absorbed by gains, there is no separate deduction against wages or other income. If your net loss is $1,200, the deduction is $1,200, not $3,000. If your net loss is $8,000, the annual limit generally allows only the applicable $3,000 or $1,500 amount in the current year, subject to the carryover calculation.

Carryovers: how an unused loss moves to a later year

When a net loss exceeds the amount usable in the current year, the unused portion may carry forward until it is used. The IRS states, “If part of the loss is still unused, you can carry it over to later years until it is completely used up.” A carryover retains its character: a short-term loss remains short-term and a long-term loss remains long-term.

Why the simple subtraction rule can fail

It is tempting to subtract $3,000 from the sale loss and call the remainder the carryover. That can be wrong. Publication 550 directs taxpayers to Worksheet 4-1 and describes a computation that takes taxable income and the year’s complete capital-transaction information into account. The allowable deduction is considered in figuring the carryover even if the taxpayer did not claim it or did not file a return for that year.

Character and ordering in the next year

The short-term or long-term label matters when a carryover meets gains in a later year. The IRS says a long-term loss carryover reduces long-term gains before short-term gains in the following year. Publication 550 also instructs taxpayers to use short-term losses first when determining a carryover, even if a short-term loss arose after a long-term loss; any remaining allowance can then use long-term losses. Because these ordering rules interact with the current year’s gains, taxable income, and other carryovers, use the worksheet rather than a flat formula.

IRS example

Publication 550 gives a joint-filer example with a $7,000 total capital loss, $26,000 of taxable income, and no other capital transactions. The couple deducts $3,000 in the current year and carries $4,000 to 2026. That example illustrates the 2025 figures; it is not a universal result for every $7,000 loss.

The wash-sale rule can remove the current deduction

A loss on stock or securities is generally not deductible as a wash sale when, during the 30 days before or after the sale, you buy or otherwise acquire substantially identical stock or securities in circumstances covered by the IRS rule. The rule applies to the timing window on both sides of the sale, so a purchase made after the sale can affect a loss that appeared deductible when the trade was placed.

“Substantially identical” is a facts-and-circumstances question

The IRS uses the standard “substantially identical.” Do not assume that every different fund, share class, option, or replacement security automatically qualifies—or automatically avoids the rule. The specific instruments, acquisition method, and timing matter. This article does not determine whether a particular pair of securities is substantially identical.

How a wash sale appears on Form 8949

For a reportable wash sale, the Form 8949 instructions direct you to check the applicable box, enter code W in column (f), and show the nondeductible loss as a positive adjustment in column (g). The adjustment increases the reported gain or reduces the reported loss so the disallowed amount is not deducted in that transaction.

A Form 1099-B may identify certain same-account, same-CUSIP wash-sale losses, but the IRS says a loss can still be nondeductible even when the broker did not report it on Form 1099-B. Review purchases across all accounts and account types you control, retain trade confirmations, and do not treat the brokerage form as a complete wash-sale determination.

Where to report sales, losses, and carryovers

The reporting sequence is generally Form 8949, then Schedule D, then Form 1040. The exact transaction and the instructions for the return year determine whether an exception permits direct reporting on Schedule D.

  1. Collect basis and proceeds information. Gather Forms 1099-B, 1099-K, 1099-DA, broker statements, trade confirmations, and records of adjustments. Verify basis, acquisition and sale dates, commissions or other sale expenses, and any wash-sale purchases.
  2. Complete Form 8949 when required. Report capital-asset sales and exchanges, including transactions reported on the listed information forms and applicable transactions not reported elsewhere. Use Part I for property held one year or less and Part II for property held more than one year.
  3. Enter adjustments. Use the adjustment columns for items such as a wash sale. For that adjustment, enter W in column (f) and the disallowed loss as a positive amount in column (g). Sale expenses and other basis or proceeds corrections use the codes and treatment specified by the year’s instructions.
  4. Transfer totals to Schedule D. Schedule D combines the Form 8949 totals, handles transactions that may be reported directly there, and reports capital-loss carryovers. It determines the overall net capital gain or loss.
  5. Apply the annual deduction and carryover rules. If Schedule D produces a net loss, use the applicable limit and Worksheet 4-1 to calculate the current deduction and any short-term or long-term carryover.
  6. Report the allowable deduction on Form 1040. For the 2025 materials, the net capital-loss deduction appears on line 7a in parentheses.
Form or record Purpose Key detail
Form 8949 Lists sales and exchanges and their adjustments. Part I is short-term; Part II is long-term. Wash-sale code W goes in column (f), with a positive adjustment in column (g).
Schedule D (Form 1040) Combines transaction totals and reports capital gains, losses, and carryovers. Some transactions may be reported directly on Schedule D when the instructions allow.
Form 1040 Reports the allowable net capital-loss deduction. For 2025, Publication 550 places it on line 7a, in parentheses.
Worksheet 4-1 in Publication 550 Computes the carryover when a loss is not fully used. Accounts for taxable income and the required ordering; do not replace it with a blanket subtraction.

The IRS About Schedule D page has listed a correction to the 2018–2024 Schedule D instructions, line 21, dated March 25, 2025. That notice is a practical reminder to use the Schedule D form and instructions matching the return year instead of relying on an old screenshot or downloaded worksheet.

Short-term and long-term losses are not interchangeable labels

Holding period determines the Form 8949 part and preserves the character of a carryover. Investment property held one year or less is reported as short-term; property held more than one year is long-term. The distinction matters when gains and losses are netted and when an unused loss is carried into a later year.

Holding period Form 8949 location Carryover treatment
One year or less Part I (short-term) Remains short-term when carried forward; IRS ordering rules determine how it is used.
More than one year Part II (long-term) Remains long-term when carried forward and, under the IRS rule, reduces long-term gains before short-term gains in the following year.

A careful harvesting workflow

Before placing a sale

  • List each tax lot’s basis, acquisition date, unrealized gain or loss, and holding period.
  • Estimate all realized gains and losses already recorded during the year; the $3,000 limit applies only after netting.
  • Search every account for purchases of the same or potentially substantially identical security during the 30 days before the intended sale.
  • Decide whether keeping market exposure is more important than realizing the loss. A replacement purchase can create a wash-sale issue, while waiting can change the investment result.

After the sale

  • Record the execution date, proceeds, basis, fees, and tax lot used.
  • Monitor the 30 days after the sale for purchases that could fall within the wash-sale window.
  • Save confirmations and statements even when the broker reports basis and a wash-sale adjustment automatically.

At tax-preparation time

  • Reconcile broker forms with your own transaction log, including transfers, reinvested distributions, options, and purchases in other accounts.
  • Classify each transaction by holding period and complete the correct Form 8949 section.
  • Use Schedule D and Worksheet 4-1 to determine the current deduction and the character of any carryover.
  • Carry the resulting short-term and long-term amounts into the next year’s records rather than keeping one undifferentiated loss balance.

Common errors and how to correct them

Claiming $3,000 automatically

Problem: Treating the annual limit as a guaranteed deduction. Correction: Net every capital gain and loss first. The deduction is limited to the resulting net loss and the filing-status cap.

Ignoring a purchase in another account

Problem: Assuming the broker’s 1099-B catches every wash sale. Correction: Review all accounts and the full 30-day-before/after period; the IRS says a loss can remain disallowed even when it is absent from the form.

Using the wrong holding period

Problem: Reporting a security held more than one year in Part I or losing the character of a carryover. Correction: Verify acquisition and disposition dates and keep short-term and long-term records separate.

Subtracting the limit from the loss without the worksheet

Problem: Treating the carryover as loss minus $3,000 in every case. Correction: Follow Worksheet 4-1 and the current Publication 550 instructions, which account for taxable income and ordering.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using an outdated form or instruction set

Problem: Following an old Schedule D line number or an obsolete adjustment instruction. Correction: Download the form and instructions for the tax year being filed and check IRS correction notices.

What these federal rules do not answer

The figures above describe U.S. federal individual taxation under the 2025 IRS materials. State income-tax treatment is not established here and may differ. Business dealers in securities can fall under a specific wash-sale exception, but that exception is not a general rule for investors. The rules also do not predict the future tax rate, gains, or losses that will determine whether a carryover is eventually useful.

Tax software can help organize Form 8949 and Schedule D data, but it cannot know about an acquisition that was omitted from its import or decide every substantially identical-security question for you. Keep complete records and consult a qualified tax professional when transactions involve multiple accounts, options, digital assets, inherited property, or unusual basis adjustments.

Bottom line

Tax-loss harvesting realizes a loss so it can offset capital gains, then potentially up to $3,000 of other income for most individual 2025 federal filers ($1,500 for married filing separately). Losses that remain unused can carry forward with their short-term or long-term character. The wash-sale window, Form 8949 adjustments, Schedule D netting, and Worksheet 4-1 carryover calculation determine whether the expected deduction is actually available. Use the IRS forms and instructions for the precise tax year, and treat the strategy as a tax-reporting decision rather than a guaranteed return.
