T-Bills vs Money Market Funds: Liquidity, Risk and Returns Compared

Treasury bills and money market funds both hold short-term assets, but they are not interchangeable. A T-bill is a Treasury security with a stated maturity; a money market fund is a mutual fund whose shares are normally redeemed on business days. The better choice depends on when you need the cash, whether you can hold a bill to maturity, which type of fund you are considering, its expenses and redemption terms, the comparable yield on the same date, and your tax bracket and state.

Short answer: A T-bill offers a known face-value payment at maturity, while a money market fund offers ongoing business-day redemption at its net asset value (NAV). A bill sold before maturity can be worth more or less than its purchase price. A fund can have a stable $1 target or a floating NAV, is not FDIC-insured, and can lose value. Neither is automatically the winner for every cash reserve.

Quick comparison

Question Treasury bill Money market fund
What you own A direct U.S. Treasury security. Shares of a mutual fund investing in short-term debt securities.
Available terms TreasuryDirect says bills are issued for four to 52 weeks, including 4-, 6-, 8-, 13-, 17-, 26- and 52-week maturities. See TreasuryDirect’s Treasury Bills page. No single maturity. The portfolio continually buys and sells short-term instruments.
How return is generated Bought at a discount or at par; the difference between the purchase price and face value is paid when the bill matures. Portfolio income is distributed as dividends. The yield reflects short-term rates, portfolio holdings and fund expenses.
Access to cash Hold to maturity for face value, or sell in the market before maturity at the then-current price. Generally redeem shares on a business day at the fund’s NAV; settlement and availability depend on the fund and provider.
Principal or NAV risk Face value is paid at maturity if held to maturity. A pre-maturity sale has market-price risk. Retail and government funds generally seek a stable $1 NAV; institutional prime and institutional tax-exempt funds use floating NAVs. Any fund can lose value.
Insurance Not a bank deposit; its value depends on Treasury obligations and, if sold early, market pricing. Not FDIC-insured.
Taxes Interest is subject to federal income tax but exempt from state and local income tax. Tax treatment depends on the distribution and fund portfolio. Review the fund’s tax reporting and state rules.

What a Treasury bill is and how it pays

A security with a fixed maturity

A Treasury bill is an electronic Treasury security issued for a short, specified term. TreasuryDirect lists terms from four weeks through 52 weeks. The current list includes 4-, 6-, 8-, 13-, 17-, 26- and 52-week bills, although auction schedules and offerings can change. TreasuryDirect states: “We sell Treasury Bills (Bills) for terms ranging from four weeks to 52 weeks.”

You buy a bill at a discount to its face value or, in some cases, at par. At maturity, the Treasury pays the face value. The interest is the difference between what you paid and the face value, rather than a periodic coupon. TreasuryDirect currently lists a $100 minimum and $100 increments for its marketable securities; confirm the applicable minimum and increments for the purchase channel you use.

Purchase and sale channels

Bills can be purchased through TreasuryDirect or through a broker. The account-opening process, auction participation, minimums, fees and ability to trade in the secondary market depend on the channel. A brokerage account may also display secondary-market bills with prices that differ from auction results.

Holding a bill to maturity is different from selling it. TreasuryDirect explains that bills may be held until maturity or sold beforehand. A pre-maturity sale is a market transaction: the proceeds are based on the price available at that time, not an automatic payment of face value. If market yields have risen, an existing bill’s price can fall; if yields have fallen, its price can rise. A sale can also involve a bid-ask spread or a broker’s transaction charge.

What a money market fund is and how it pays

Mutual-fund shares, not a deposit account

The SEC’s Investor.gov description defines a money market fund as a mutual fund that invests in short-term debt securities. Investors buy shares from the fund or through a broker and generally redeem them on a business day at the fund’s NAV. The fund’s portfolio income is passed to shareholders as dividends, normally on a frequent schedule.

That structure is unlike both a T-bill and a bank money market deposit account. A money market fund is not FDIC-insured, and its return is reduced by the fund’s operating expenses. Inflation can also reduce the purchasing power of a positive nominal return.

Stable-NAV and floating-NAV categories

Most money market funds intended for retail investors and government money market funds seek to keep their NAV at a stable $1.00 per share, as Investor.gov explains in its Money Market Funds overview. A stable target is a policy objective, not a guarantee. If a fund’s NAV deviates by more than one-half of one cent, the fund must reprice, an event commonly called “breaking the buck,” and shareholders can incur a loss.

Institutional prime and institutional tax-exempt money market funds use floating NAVs. Their share values move with the current market value of portfolio securities, so a shareholder can see gains or losses even when the movement is small. Check the fund’s prospectus or shareholder report to identify the category, share class and NAV method before comparing it with a bill.

What the portfolio can mean for risk

Money market funds are required to invest in short-term instruments, but the portfolio is not identical from fund to fund. A government fund, a prime fund and a tax-exempt fund can hold different securities and have different income, credit and liquidity exposures. The fund’s prospectus identifies permitted investments, maturity limits, fees, distributions and redemption procedures. A fund’s name alone is not enough to establish its risk or tax treatment.

Which is more liquid: a T-bill or a money market fund?

A bill gives you two different access paths

For a bill, the scheduled path is to wait until its maturity date and receive face value. The flexible path is to sell before maturity through a broker or other available market. The first path has a known date; the second has an uncertain price and depends on market access, trading hours, the security’s liquidity and the intermediary’s terms.

Consequently, a bill maturing after your cash deadline is not equivalent to cash in a settlement account. If you might need the money tomorrow, you must know whether your account can sell the bill and when sale proceeds will become available. Neither the TreasuryDirect description nor a bill’s maturity date promises instant proceeds from an early sale.

A fund provides an ongoing redemption facility

Money market fund shares are generally redeemable on business days at the fund’s NAV. The word “generally” matters: the fund’s cut-off time, settlement cycle, account registration and the provider’s transfer process determine when money reaches your bank account. A redemption request made after a daily cut-off may be processed on the next business day. Read the fund’s prospectus and account agreement for those details.

Business-day redemption is also not the same as a guaranteed $1 payment. A stable-NAV fund can reprice, and a floating-NAV fund’s value changes with the market. A redemption can therefore return less than the amount originally invested.

Match the instrument to the cash deadline

Your situation Key question for a T-bill Key question for a money market fund
Cash needed on a known date several weeks or months away Can you choose a maturity that ends before the date and hold it to maturity? What yield, expenses and NAV type apply during the holding period?
Cash may be needed unexpectedly tomorrow Can your channel sell the bill now, and when will the proceeds settle? What is the redemption cut-off and bank-transfer timing?
You may need only part of the reserve Would selling one bill create an unfavorable market price, or would you need to sell the whole position? Can you redeem the required dollar amount without restrictions or fees?
You want a stable displayed balance Would you hold to maturity rather than monitor a market price? Is the fund stable-NAV, and what happens if it breaks the buck?

Risk: maturity value, NAV changes and liquidity events

T-bill risk depends on your holding period

If you hold a bill to maturity, the Treasury’s payment is its face value. That outcome does not apply to a sale before maturity. Early-sale proceeds fluctuate as interest rates, demand and time remaining change. A bill with a longer remaining term generally has more sensitivity to market-rate changes than one close to maturity, although the exact price movement depends on market conditions.

There is also reinvestment risk. When a bill matures, you must reinvest at whatever short-term rate is then available if you still need the money invested. A bill ladder can spread maturity dates, but it does not lock in future rates beyond each individual bill.

Money market fund risks are not removed by a $1 target

A stable NAV is designed to make transactions simple, not to guarantee principal. Investor.gov notes that a stable-NAV fund can reprice if its NAV moves more than half a cent from $1.00. Floating-NAV funds show market movements directly. In either structure, credit problems in a portfolio holding, a sharp rate move, operational disruption or heavy redemptions can affect value or access.

Expenses create a predictable drag on returns. Two funds with similar portfolios can produce different shareholder yields because their expense ratios, waivers and share classes differ. A temporary fee waiver can also make a published yield look better than it would without the waiver; check the yield footnotes and prospectus.

What the SEC liquidity rules do and do not promise

The SEC’s 2023 money market fund reforms raised minimum liquid-asset requirements to 25% of daily liquid assets and 50% of weekly liquid assets. The rule also adopted a liquidity-fee framework for certain funds, removed the prior link between those thresholds and potential fees, and removed a board’s ability to suspend redemptions solely because liquidity fell below a threshold. The final rule is described at SEC Money Market Fund Reforms.

Those are portfolio and regulatory requirements, not a promise that every redemption will settle immediately or that principal cannot fall. Fund type, current disclosures and the provider’s operating procedures still control your practical access.

How to compare returns without creating a false winner

Use a bill rate tied to a specific maturity

For a bill, identify the exact maturity date and whether you are looking at an auction investment rate, a secondary-market yield or another quote. Include the purchase price, remaining term and any brokerage charge. A bill’s return is realized through the discount-to-face-value difference when it matures, or through the market price if you sell earlier.

Use a fund yield tied to a specific share class and period

For a money market fund, record the legal fund name, share class, NAV type, published yield measure, observation period and expense treatment. A seven-day yield, a current annualized yield and a distribution rate can use different conventions. A quoted yield may include or exclude a fee waiver and may look backward over a different period than a bill’s quoted investment rate.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

An apples-to-apples checklist

  1. Write down the comparison date and the date you expect to spend the cash.
  2. For the bill, record the maturity, purchase channel, price or investment rate and transaction costs.
  3. For the fund, record the share class, NAV type, published yield, expense ratio and any waiver expiration.
  4. Use the same holding-period assumption. A bill held to maturity should not be compared with a fund yield that assumes daily reinvestment unless you explain the difference.
  5. Estimate the after-tax result, including your federal bracket and the state and local treatment applicable to the fund distribution.
  6. Check the actual redemption or sale settlement time rather than treating either quoted yield as an access guarantee.

The official sources cited here explain the instruments and their return mechanics but do not establish a matched-date yield pair. Therefore, there is no support for saying that T-bills currently pay more than money market funds, or vice versa, without collecting the contemporaneous figures under the conditions above.

Tax treatment: the important distinction

Treasury-bill interest

TreasuryDirect states that interest from Treasury bills is subject to federal income tax and exempt from state and local income tax. IRS Topic No. 403, Interest Received, likewise says interest from Treasury bills, notes and bonds is federally taxable and exempt from all state and local income taxes. The exemption can make a bill’s after-tax return relatively more attractive to a resident of a high-tax state, but the federal tax still applies.

Money market fund distributions

Do not apply the Treasury exemption automatically to a money market fund. IRS Topic No. 403 lists interest from money market accounts among taxable-interest examples, but a money market account at a bank is a deposit product, while a money market mutual fund is an investment company. A fund may distribute income attributable to different securities, and state tax treatment can depend on the fund’s year-end allocation and your state’s rules.

Use the fund’s annual tax information and account tax forms to determine the taxable and exempt portions. If the state-tax result is material, obtain advice based on your residence and filing situation rather than relying on the fund’s name.

Choosing by objective, not by label

When a bill may fit better

  • You know the date the money will be needed and can select a bill that matures before then.
  • You value a face-value payment at maturity and can tolerate tying up the money until that date.
  • You live in a state with income tax and the Treasury interest exemption improves your after-tax comparison.
  • You are comfortable using a broker or other channel if an early sale becomes necessary.

When a money market fund may fit better

  • You need a cash-management vehicle with ongoing business-day redemption rather than one or more fixed maturity dates.
  • You may make partial withdrawals and want to redeem a chosen dollar amount.
  • You understand the fund’s NAV type, portfolio, expenses, settlement timing and tax reporting.
  • You accept that a stable $1 target is not FDIC insurance or an absolute guarantee against loss.

When neither should be treated as an emergency bank balance

If your priority is immediate access with deposit insurance, compare these investments with an insured deposit account separately. A bill can require a sale and settlement, and a fund redemption can be delayed by cut-off times or transfer processing. Keep the amount and location of your emergency cash consistent with the time you can actually wait for it.

Practical implementation checklist

If you are buying Treasury bills

  1. Define the spending date and choose a maturity that does not rely on an early sale.
  2. Decide whether to buy at auction through TreasuryDirect or use a broker, then review that channel’s minimums, fees and resale mechanics.
  3. Record the purchase price, face value, maturity date and expected federal-tax treatment.
  4. If you may sell early, check how your channel displays bids, asks, estimated proceeds and settlement timing.
  5. At maturity, decide whether the cash is needed or whether to reinvest at the then-current rate.

If you are selecting a money market fund

  1. Identify whether the fund is retail, government, institutional prime or institutional tax-exempt, and whether its NAV is stable or floating.
  2. Read the prospectus for eligible holdings, fees, waivers, redemption cut-off, settlement and any liquidity-fee provisions.
  3. Compare the published yield with another fund only when the dates, conventions, share classes and expense treatment match.
  4. Confirm how to place a redemption, where proceeds go and when they become available in your bank account.
  5. Save the year-end tax information so state-taxable and exempt components are reported correctly.

Common mistakes and how to avoid them

  • Calling a bill’s early sale a redemption at face value. Only the maturity payment is face value; an early sale is priced by the market.
  • Calling a money market fund a savings account. It is a mutual fund, not an FDIC-insured deposit.
  • Assuming every money market fund stays at $1. Institutional prime and institutional tax-exempt funds have floating NAVs, and stable-NAV funds can reprice.
  • Comparing unlike yields. Match maturity, date, share class, yield convention, expenses and holding assumptions.
  • Assuming Treasury tax treatment applies to every fund distribution. Review the fund’s tax allocation and your state’s rules.
  • Treating liquidity ratios as an instant-cash guarantee. SEC liquid-asset requirements support resilience but do not set your provider’s settlement time or eliminate loss risk.
  • Ignoring inflation. A positive nominal yield can still reduce purchasing power when inflation is higher than the after-tax return.

A decision framework you can reuse

  1. Set the deadline: exact date, uncertain date or same-day need.
  2. Choose the access method: maturity, secondary-market sale or business-day fund redemption.
  3. Classify the risk: bill maturity value versus early-sale price; stable NAV versus floating NAV; portfolio, fee and liquidity risks.
  4. Normalize the return: same date, comparable yield convention, all expenses and the same reinvestment assumption.
  5. Apply taxes: federal treatment, Treasury state exemption and fund-specific state allocations.
  6. Verify the account mechanics: minimums, cut-off times, settlement, transfer destination and any charges.

That process answers the practical question behind “T-Bills vs Money Market Funds: Liquidity, Risk and Returns Compared.” A bill is a maturity-dated Treasury obligation; a money market fund is a redeemable portfolio of short-term securities. Your cash deadline and the exact fund and transaction terms determine which structure is appropriate.
