Student Loan Forgiveness Tax Rules: Federal vs. State Treatment

Some student loan forgiveness is taxable and some is not. For many income-driven repayment (IDR) discharges, the key federal test is the date of the plan’s last payment: a last payment from January 1, 2021, through December 31, 2025, is generally covered by a temporary federal exclusion, while a last payment on or after January 1, 2026, is generally treated as taxable cancellation-of-debt income. That date rule does not replace checking the specific discharge program, a statutory exception, and your state’s rules.

Federal and state taxes are separate questions. A discharge can be excluded from federal income but still require a state-tax review, and a federally taxable discharge may be partly or wholly excludable if a rule such as insolvency applies. The practical sequence is: identify the discharge basis, establish the qualifying date, check federal exclusions, check the state where you file for the relevant tax year, and keep the notices and forms that support your treatment.

What determines whether forgiven student debt is taxed?

“Forgiveness” is not one tax category. The result depends on five facts:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Tax jurisdiction: federal income tax and state income tax use separate rules.
  2. Discharge basis: IDR, Public Service Loan Forgiveness (PSLF), Teacher Loan Forgiveness, death, total and permanent disability (TPD), qualifying repayment assistance, or another cancellation.
  3. Relevant date: for an IDR discharge, Federal Student Aid’s borrower guidance uses the last payment of the IDR repayment period shown in its tax table.
  4. Available exception: a statutory program exclusion or a fact-based exclusion such as insolvency can change the federal result.
  5. Reporting year: if the amount is taxable, it generally belongs on the return for the year the debt was canceled, not automatically the year a notice arrived or a form was mailed.

The Department of Education explains the division of authority in its discussion of a 2026 final rule: “The Internal Revenue Code (Title 26 of the U.S.C.) governs what is considered taxable income.” Loan-program administration and tax treatment therefore must be analyzed separately.

Federal tax treatment of IDR discharges

The January 1, 2026 boundary

The American Rescue Plan Act created a temporary federal exclusion for certain student-loan discharges from 2021 through 2025. IRS Publication 970 describes that special period, and the 2026 Federal Register discussion confirms that the exclusion ended December 31, 2025.

Federal Student Aid’s IDR FAQ applies the rule using the date of the last payment of the IDR plan repayment period:

Last payment of the IDR repayment period General federal treatment What to verify
January 1, 2021–December 31, 2025 Not federally taxed under the temporary exclusion Confirm that the discharge is an eligible IDR discharge and that no different program rule controls.
January 1, 2026 or later Generally taxable cancellation-of-debt income Check statutory exclusions, insolvency, the cancellation year, and any Form 1099-C.

This is a general IDR rule, not a promise that every balance discharged on those dates receives the same treatment. The plan type, loan status, discharge reason, and applicable exception still matter.

Eligibility notice in 2025, administrative processing in 2026

A later processing date does not necessarily settle the tax result. The Taxpayer Advocate Service says a borrower who was notified in 2025 that a loan was eligible for forgiveness may have no federal tax liability even if administrative processing was completed in 2026. Federal Student Aid’s IDR table points to the last payment of the repayment period, so a borrower in this situation should compare the eligibility notice, repayment-period records, discharge notice, and loan account history instead of assuming that the processing date alone controls.

How a taxable IDR discharge is reported

For generally taxable IDR cancellations in 2026 or later, the lender or servicer may issue Form 1099-C in January or February of the following year. The Taxpayer Advocate Service says the canceled amount is reported on the return for the year the debt was canceled. For example, forgiveness processed as a 2026 cancellation is generally reported on the 2026 Form 1040 filed during the 2027 filing season.

A Form 1099-C is evidence of the amount reported by the lender; it is not, by itself, a guarantee that the full amount is taxable. The amount of income, filing status, other income, applicable exclusions, and state law determine the actual result. Do not estimate a tax bill from the loan balance alone.

Federal exclusions that can make a discharge nontaxable

Several exclusions operate independently of the temporary 2021–2025 IDR rule. Identify the exact legal basis before describing a discharge as tax-free.

Public Service Loan Forgiveness and Teacher Loan Forgiveness

The Taxpayer Advocate Service identifies PSLF and Teacher Loan Forgiveness as programs that do not create a federal tax liability in the situations described in its guidance. Confirm that the discharge is actually being granted under the qualifying program and not under a different cancellation pathway.

Death and total and permanent disability

IRS Publication 4681 states that a discharge because of the student’s death or the borrower’s total and permanent disability may be nontaxable. For discharges after 2025, the publication says the borrower must include a valid employment-authorized Social Security number, issued before the return due date, to use that exclusion. Keep the disability or death documentation with the discharge notice and tax records.

Qualifying repayment-assistance programs

The IRS lists tax-free repayment assistance for the National Health Service Corps Loan Repayment Program, certain state education-loan repayment programs eligible for Public Health Service Act funding, and certain state health-service repayment or forgiveness programs serving underserved communities or health professional shortage areas. Eligibility depends on the statutory program and its conditions, not simply on the fact that an employer or government agency made payments.

The same IRS guidance warns that student-loan interest may not be deductible to the extent payments were made through qualifying repayment-assistance programs. Keep records showing which payments came from the assistance program before claiming an interest deduction.

Insolvency exclusion

If a cancellation is otherwise taxable, insolvency may allow a borrower to exclude some or all of the canceled debt. The Taxpayer Advocate Service describes insolvency as having total liabilities greater than the fair market value of total assets immediately before the cancellation. The exclusion is generally claimed with Form 982 and is limited to the amount of insolvency under the applicable rules.

This is a calculation based on your financial position at the cancellation date. It is not automatic for borrowers with low income, high loan balances, or negative monthly cash flow. Assemble a contemporaneous list of assets, liabilities, ownership interests, and their fair market values before deciding that the exclusion applies.

Federal versus state treatment

Why a federal answer does not settle your state return

States can conform to federal treatment, decouple from it, or apply their own exclusions and timing rules. Federal Student Aid expressly warns that state rules vary and may change. A discharge that is excluded on your federal return can therefore require a separate state analysis, while a state may exclude an amount that is federally taxable.

There is no reliable single state-by-state answer without the borrower’s state of residence, tax year, discharge program, loan type, and qualifying date. Use the current instructions from the state revenue agency for the year in which the debt was canceled. If you moved during the year, determine which state treated you as a resident and whether another state can tax the income under its own sourcing rules.

States Federal Student Aid identifies as having no state income tax

Federal Student Aid lists these nine states as having no state income tax: Alaska, Florida, Nevada, New Hampshire, South Dakota, Tennessee, Texas, Washington, and Wyoming. On that source’s description, residents of those states will not owe state income tax on discharged federal student loans. The list concerns state income tax; it is not a statement about every local tax, filing requirement, or tax imposed by another state.

A practical state-tax checklist

  • Identify the state in which you were resident for the cancellation year.
  • Read that state’s current individual-income-tax instructions and any student-loan or canceled-debt guidance.
  • Search for the state’s treatment of the specific discharge program, not just “student loan forgiveness.”
  • Check whether the state starts with federal adjusted gross income and then requires an addition or subtraction.
  • Ask whether the state uses the federal cancellation year, a state-specific effective date, or a different conformity date.
  • Retain the state agency page or instruction book used for the filing, because rules can change after the discharge.

How to prepare and file when a discharge may be taxable

  1. Collect the controlling notices. Save the eligibility or forgiveness notice, the discharge or effective date, the IDR repayment-period record, and the final loan statement.
  2. Determine the cancellation year. Use the date and explanation supplied by the servicer and Federal Student Aid. Do not rely only on the date a 1099-C arrived.
  3. Check the program basis. Label the discharge as IDR, PSLF, Teacher Loan Forgiveness, death, TPD, repayment assistance, or another category.
  4. Apply federal exclusions. Review the applicable IRS publication and determine whether a statutory exclusion or insolvency exclusion covers all or part of the amount.
  5. Reconcile Form 1099-C. Compare the form’s canceled-debt amount with the discharge notice and loan records. Ask the servicer to correct a factual error rather than changing a correct form without support.
  6. Complete Form 982 if an exclusion applies. Insolvency and other canceled-debt exclusions have specific lines, calculations, and documentation requirements.
  7. Check state treatment separately. Follow the revenue agency instructions for your state and cancellation year, even when the federal return excludes the debt.
  8. Keep a permanent file. Retain notices, forms, calculations of assets and liabilities, disability or death documentation where relevant, and records of repayment assistance.

Federal Student Aid advises considering a tax professional for borrowers facing a taxable discharge, a complicated state question, or a possible insolvency exclusion. A professional can also help when a 1099-C conflicts with the servicer’s discharge records or when the borrower filed in more than one state.

Should you opt out of an IDR discharge?

Federal Student Aid says borrowers who are eligible for an IDR discharge will be notified and have 21 days to opt out. If they opt out, they must continue making monthly payments until the loan is repaid. The agency specifically notes that some borrowers may consider opting out because of possible state tax liability.

Opting out is a consequential decision, not a way to erase a federal tax rule. Compare the remaining balance, payment schedule, interest accrual, public-service or other forgiveness eligibility, and estimated state consequences. Confirm the current opt-out instructions in your notice because program administration can change.

Examples of how the rules work

IDR last payment in 2025

A borrower’s IDR repayment period ends with its last payment in November 2025. The balance is later removed from the account. The federal IDR date table places that discharge within the January 1, 2021–December 31, 2025 temporary exclusion, assuming it is an eligible IDR discharge and no contrary program fact applies. The borrower should still check the state return for the cancellation year.

IDR last payment in 2026

A borrower makes the last payment of the IDR repayment period in March 2026. The discharge is generally federal cancellation-of-debt income. The borrower may receive a Form 1099-C in early 2027 and generally reports the cancellation on the 2026 federal return, unless a statutory exclusion or insolvency exclusion changes the result. State treatment must be reviewed independently.

2025 eligibility notice, 2026 processing

A borrower receives an eligibility notice in December 2025, but the servicer finishes processing in January 2026. The borrower should preserve the notice and verify the IDR repayment-period last-payment date. The Taxpayer Advocate Service says a 2025 eligibility determination can mean no federal tax liability despite later processing; the records, not the processing month alone, should support the filing position.

Taxable discharge with insolvency

A borrower has a 2026 cancellation and is insolvent immediately before it: total liabilities exceed the fair market value of total assets. The borrower may be able to exclude some or all of the canceled debt on Form 982, limited by the insolvency calculation. A worksheet of assets and liabilities at the cancellation date is essential; ordinary financial difficulty does not establish insolvency.

Common mistakes to avoid

  • Treating all forgiveness as taxable: PSLF, Teacher Loan Forgiveness, death, TPD, qualifying repayment assistance, the 2021–2025 temporary exclusion, and insolvency can produce different outcomes.
  • Using the processing date as the only date: IDR guidance uses the last payment of the repayment period, and a 2025 eligibility notice may matter when processing occurred later.
  • Assuming federal and state returns match: state conformity is not universal and can change.
  • Ignoring the cancellation year: taxable debt is generally reported for the year canceled, even if the form arrives later.
  • Assuming a 1099-C cannot be wrong: reconcile it to the discharge notice and request a correction for factual errors.
  • Claiming insolvency without a date-specific calculation: the comparison is liabilities versus fair market value of assets immediately before cancellation.
  • Deducting interest paid through assistance programs: the IRS says interest may not be deductible to the extent those payments came from qualifying repayment assistance.
  • Missing the opt-out deadline: an eligible IDR borrower generally has 21 days after notification to opt out under the cited Federal Student Aid guidance.

When to get individualized tax help

Consider a qualified tax professional when the discharge spans two tax years, you moved between states, the program basis is unclear, a 1099-C differs from your records, you may qualify for insolvency, or the discharge involved death, TPD, or repayment assistance. Bring the notices, loan history, 1099-C, prior returns, state residency information, and an asset-and-liability statement dated immediately before cancellation. Tax rules and agency guidance can change, so verify the instructions for the filing year rather than relying on an older article or form.
