Stocks vs. inflation-linked bonds: which may suit your portfolio?

Stocks and U.S. Treasury Inflation-Protected Securities (TIPS) address different portfolio problems. Stocks provide an ownership claim on businesses and the possibility of long-term growth, but prices can fall sharply and there is no maturity repayment. TIPS are Treasury bonds whose principal is adjusted with the non-seasonally adjusted CPI-U, making them a more direct match for a specific measure of consumer inflation when the maturity fits your spending date.

The better choice depends on whether you are funding growth, matching a future dollar need, reducing inflation uncertainty, or preserving a known amount. A mix can be appropriate for different jobs, but neither asset reliably protects every portfolio from every inflation shock.

What you are buying

Stocks: business ownership with open-ended outcomes

A stock represents an ownership interest in a company. Your return depends on the company’s profits and prospects, the price other investors are willing to pay, interest rates, economic conditions and market sentiment. There is no fixed coupon, maturity date or promise that you will recover your purchase price.

Stocks can compound over long periods, but a long holding period does not prevent a prolonged decline. The U.S. Securities and Exchange Commission’s investor education material cites historical long-term market results of around 10% a year in nominal terms and around 6% to 7% a year after inflation. Those are historical figures, not a forecast or a minimum return, and the SEC cautions that the long term can take a long time to play out.

TIPS: a Treasury claim indexed to CPI-U

TIPS are U.S. Treasury securities issued in 5-, 10- and 30-year terms. The Treasury sets a fixed coupon rate at auction. The security’s principal is then adjusted according to the non-seasonally adjusted U.S. City Average All Items Consumer Price Index for Urban Consumers (CPI-U).

Interest is paid every six months. The coupon rate does not change, but the dollar amount of each payment does because the rate is applied to the inflation-adjusted principal. If the index rises, both the principal used for the calculation and the payment generally rise; if the index falls, they can decline.

At maturity, the Treasury compares the adjusted principal with the original principal. TreasuryDirect states: “When a TIPS matures, if the principal is higher than the original amount, you get the increased amount. If the principal is equal to or lower than the original amount, you get the original amount.” That floor applies at maturity, not automatically to a price received from an earlier sale.

Stocks and TIPS on the decisions that matter

Decision Stocks U.S. TIPS
Economic exposure Ownership of companies; results depend on business performance and market pricing. U.S. government debt with principal linked to CPI-U.
Typical role Long-term growth potential, with substantial variability and loss risk. More direct linkage to a specified consumer-inflation index, especially when held to a matching maturity.
Return structure No fixed return and no maturity repayment. Fixed coupon rate, but payment amounts, adjusted principal, purchase price and real yield determine the result.
Inflation fit May produce positive real returns over long periods, but is not a dependable short-term hedge for an unexpected inflation jump. Tracks CPI-U, not every household’s costs or every price index; short horizons can produce a mismatch.
Exit risk Prices can fall sharply at any time and there is no principal floor. Can be sold before maturity at a gain or loss; the original-principal floor is a maturity feature.
Tax treatment Depends on the security and account in which it is held. In a U.S. taxable account, interest is generally taxable when received and principal adjustments are generally taxable as they occur.

Time horizon

Stocks require the ability to wait through market declines. A goal that must be funded on a fixed date gives a stock-heavy strategy less time to recover from a downturn. A TIPS maturity can be selected near that date, but the bond still has market-price risk until you actually hold it to maturity.

Matching a 10-year liability with a 10-year TIPS is not the same as matching a two-year need with a 10-year issue. Selling the longer bond early exposes you to changes in real interest rates, expected inflation, liquidity conditions and other market pricing.

Volatility and early withdrawals

Stock prices reflect changing expectations about future earnings and can move substantially without a change in current cash flows. TIPS prices also fluctuate. When real yields rise, existing TIPS generally become less valuable because new bonds offer higher real yields; when real yields fall, existing bonds can become more valuable. The inflation adjustment does not prevent this market-price movement.

If you may need the money before maturity, evaluate the possible sale price rather than relying on the maturity floor. A security that returns at least its original principal at maturity can still be worth less than that amount on the day you need to sell.

Which inflation are you trying to match?

CPI-U is a broad measure of prices paid by urban consumers in the United States. Your own inflation rate may differ because of housing, health care, education, energy, food, travel or other spending patterns. A household with expenses rising faster than CPI-U can lose purchasing power even while a TIPS principal is adjusting as designed.

Index choice and horizon also matter. A hedge that works against headline consumer inflation over a bond’s matching maturity may not work against a different price index over a shorter period.

Liquidity and access

TIPS can be bought directly from the U.S. Treasury, through a bank or through a broker, according to Treasury’s FS Publication 0042. The access route affects the transaction process and any applicable costs, so review the terms before purchasing. Stocks are commonly traded in markets during market hours, but easy trading does not eliminate the possibility of receiving a much lower price than you paid.

Taxes and the timing problem

For U.S. federal tax purposes, Treasury guidance says interest is generally taxable when received. Inflation adjustments to TIPS principal are generally taxable in the year they occur, even though the increase may not be paid in cash until maturity. This can create taxable income without a corresponding current cash payment, often called phantom income.

Account type, state rules, ownership structure and an individual’s circumstances can change the result. Check current rules with the Internal Revenue Service or a qualified tax professional before deciding where to hold TIPS.

Why a contractual inflation adjustment is not a complete portfolio hedge

Index and horizon evidence

The Federal Reserve Bank of Chicago working paper One Asset Does Not Fit All: Inflation Hedging by Index and Horizon (2023) finds that hedge effectiveness depends on both the price index and the investment horizon. In its analysis, inflation-protected bonds could hedge headline consumer inflation at horizons that matched their maturities, yet performed poorly over shorter horizons and against other indexes.

That result does not contradict the TIPS contract. It shows that protecting a CPI-U-linked principal over a matched holding period is a narrower promise than protecting a household’s purchasing power or the value of an entire portfolio at every date.

Portfolio-level findings

De Nederlandsche Bank Working Paper 858, published April 10, 2026, reports that inflation-linked bonds offered limited protection against portfolio inflation risk in its empirical analysis. Nominal debt and stocks played at least comparable roles in that study. This is a research finding, not a universal rule that TIPS fail to track their contractual index.

Your portfolio can lose purchasing power even when its TIPS component is indexed correctly: stocks may fall, other bonds may lose value as rates rise, your spending may be concentrated in a faster-rising category, or you may sell before the bond’s maturity.

What breakeven inflation can and cannot tell you

The Federal Reserve describes the difference between nominal Treasury yields and TIPS yields as an inflation-compensation gauge. It is often called breakeven inflation, but it is not a pure forecast. As the Board of Governors explains, “Inflation compensation thus serves as a gauge of investors’ inflation expectations, although it may also be driven by risk premiums.” Use the measure as market information, not as a guaranteed prediction of future CPI-U.

When stocks may fit the job better

Funding a distant, flexible goal

For retirement or another goal several decades away, the ability to participate in business growth may matter more than matching a single CPI-U path. Stocks can provide that growth potential, but only if you can tolerate periods of substantial losses and avoid being forced to sell during one.

Keeping pace with a changing spending plan

Business revenues and profits can grow as the economy and prices change, so equities may offer long-run real-return potential. That relationship is uneven: inflation can compress profit margins, weaken demand, raise interest rates and reduce valuation multiples. Treat any inflation benefit as uncertain and long term, not as a short-term guarantee.

Accepting an uncertain end value

Stocks are more suitable for goals where the required amount or date can be adjusted. If a market decline would force you to delay the goal, reduce spending or sell at a loss, the risk may be inconsistent with the job you are assigning to the portfolio.

When TIPS may fit the job better

Matching a known, inflation-sensitive liability

A TIPS maturity can be useful when you have a specific future date and want the principal calculation tied to CPI-U. The match is strongest when the maturity and the index resemble the liability you are trying to fund.

Reducing dependence on nominal-dollar promises

If a future expense is expected to rise broadly with consumer prices, CPI-U linkage can reduce one source of uncertainty compared with a bond whose payments are fixed in nominal dollars. It does not remove interest-rate risk before maturity or guarantee a positive real return from every purchase price.

Accepting lower growth potential

TIPS do not give you an ownership claim on corporate earnings. Their return depends on the real yield available when you buy, subsequent inflation adjustments and the price you pay. Choosing them for a liability-matching role means accepting that their long-run growth potential may differ from stocks’ and that a low real yield can still produce a modest result.

How to decide without making an all-or-nothing bet

  1. Name the goal. Write down whether the money is for long-term growth, a specific spending date, emergency liquidity, or a combination of purposes.
  2. Set the usable horizon. Identify when withdrawals could begin and how much flexibility you have if markets are down. A bond’s stated maturity is useful only if you can hold it that long.
  3. Measure inflation exposure. List the expenses that dominate your budget and decide whether CPI-U is a reasonable proxy. If your largest costs move differently, treat the index mismatch as a remaining risk.
  4. Test your loss tolerance. Consider the dollar decline you could withstand without selling or abandoning the plan. Stocks have no maturity floor; TIPS have no guaranteed early-sale price.
  5. Account for taxes. Estimate the effect of taxable TIPS adjustments that arrive before cash and the tax treatment of your stock holdings and account type.
  6. Separate jobs in the portfolio. You can assign stocks to growth and TIPS to a CPI-U-linked future liability instead of asking one asset to perform both jobs.
  7. Review and rebalance. SEC investor guidance emphasizes choosing an allocation in light of goals, time horizon and risk tolerance, then using diversification and rebalancing to manage risk. Rebalancing rules should be set in advance rather than triggered by a single inflation report.

Practical ways to use TIPS

Buy and hold a maturity

Buying an individual issue and holding it to maturity makes the principal floor relevant. Select a maturity that fits the date you expect to need the money, while recognizing that the CPI-U adjustment may not match your actual expenses.

Build a maturity schedule

Several issues with different maturity dates can spread reinvestment and cash-flow decisions across time. Each issue still has its own purchase price, real yield and market value before maturity; a schedule does not eliminate those risks.

Keep liquidity separate

Money that may be needed unexpectedly should not depend on selling a long-dated TIPS at an unknown market price. Maintain a separate liquid reserve appropriate to your circumstances so the inflation-linked holding can serve its intended horizon.

Compare the purchase price with the stated coupon

The coupon rate alone does not tell you what you will earn. The price paid, the issue’s real yield, future CPI-U changes and the holding period all matter. A high coupon on a security bought at a premium is not automatically better than a lower coupon bought at a more favorable real yield.

Common mistakes and how to avoid them

  • Calling stocks a guaranteed inflation hedge. Equities can deliver long-run real returns, but an inflation shock can coincide with falling earnings and valuations.
  • Assuming TIPS cannot lose value. The maturity floor does not protect an investor who sells before maturity.
  • Using CPI-U as a personal budget index. Your spending mix can rise faster or slower than the national measure.
  • Ignoring horizon. A hedge that works over a maturity-matched period can disappoint over a shorter holding period.
  • Confusing breakeven inflation with a forecast. The nominal-TIPS yield difference also reflects risk premiums and market conditions.
  • Overlooking tax timing. Principal adjustments can be taxable before the cash is received.
  • Choosing an allocation by headline returns. Historical stock returns are not forecasts, and no comparable current return forecast for stocks versus TIPS is established here.
  • Concentrating on one asset’s job. Diversification and periodic rebalancing can reduce dependence on a single inflation scenario, although they cannot remove investment risk.

A simple decision checklist

If your priority is… Questions to answer What the comparison suggests
Maximum long-term growth potential Can you tolerate a large decline and wait through it? Stocks provide business-growth exposure, with no guaranteed return or recovery date.
A known payment date Can you hold an issue to maturity, and is CPI-U close to your liability? A maturity-matched TIPS can make the principal calculation more predictable than an unindexed bond, while retaining early-sale and index risks.
Protection from a personal spending shock Which expenses are rising, and do they track CPI-U? Neither asset is a complete solution; the relevant index and horizon may differ from your household’s experience.
Lower dependence on one risk Would a stock decline or inflation surprise derail the plan? Using both assets for distinct purposes may diversify sources of risk, subject to your overall allocation and tolerance for losses.

Bottom line

Choose stocks when the central job is long-term growth and you can accept uncertain outcomes. Consider TIPS when a U.S. CPI-U-linked principal and a suitable maturity address a specific future need. Evaluate the index, horizon, sale risk, taxes and your ability to withstand losses before deciding. For many investors, the useful question is not which asset wins, but which combination gives each goal an appropriate tool.
