Stocks vs. Bonds During a Bear Market: What Investors Should Know

Short answer: Bonds can soften a stock-market bear market, but they are not a guaranteed hedge. High-quality bonds have often gained or held up when stocks fell, yet the relationship changes with inflation, interest rates, credit conditions and the type of bond you own. Long-maturity or low-quality bonds can decline alongside stocks, and bond funds fluctuate in market value even when their holdings eventually pay interest and principal.

The useful question is not whether bonds are universally “safe.” It is which risks you are accepting, when you may need the money, whether you own individual bonds or a fund, and how much loss you can tolerate. This guide explains those trade-offs without prescribing an individual allocation.

What a bear market changes for a stock-and-bond portfolio

A bear market is a sustained, severe decline in stock prices. The trigger may be recession fears, a financial shock, war, policy changes or an abrupt repricing of corporate earnings. A stock-heavy portfolio is exposed directly to those expectations: prices can fall well before a company’s reported profits change.

Bonds respond to a different set of contracts and market forces. A bond is a loan to a government, company or other issuer. In exchange for your money, the issuer promises interest payments and repayment of principal under stated terms. A stock is an ownership claim: its value depends on the company’s future earnings, assets, competitive position and willingness to pay dividends. Stockholders participate in upside if the company grows; bondholders generally do not receive more than the contracted interest and principal.

That difference is why bonds can diversify stocks. But diversification means the losses of one holding or asset class may have less effect on the whole portfolio; it does not assure a profit or prevent a loss. The SEC explains diversification and the importance of matching an allocation to your circumstances in its Beginner’s Guide to Asset Allocation, Diversification, and Rebalancing.

Stocks and bonds: the risks you actually own

Feature Stocks Bonds
What you own An ownership interest in a company A debt claim against an issuer
Cash-flow terms Dividends are discretionary and can be reduced or stopped Interest and principal are specified by the bond’s terms, subject to issuer performance
Upside Potentially unlimited participation in company growth Usually limited to coupon payments and principal repayment
Main price drivers Earnings, growth expectations, valuation, industry and market sentiment Market interest rates, maturity, coupon, issuer credit, inflation and liquidity
Default exposure A company can fail, leaving common shareholders last in the repayment order An issuer can miss interest or principal payments; recovery depends on the bond and the issuer
Typical volatility Usually higher day-to-day and over a full market cycle Often lower for high-quality, short-term issues, but not uniformly low
Inflation exposure Business revenues and assets may adjust over time, but valuation can still fall Fixed payments lose purchasing power when inflation rises unless the bond has an inflation adjustment
Need to sell Sale price is whatever the market will pay Early sale can produce a gain or loss; holding an individual bond to maturity is a different outcome

The SEC’s explanation of corporate bonds covers the ownership-versus-lending distinction, contractual payments and default risk: What Are Corporate Bonds?

Do bonds go up when stocks go down?

Sometimes, but not always. Investors often move toward government bonds during a stock sell-off, seeking predictable cash flows and lower credit risk. That demand can push bond prices up and yields down. Yet a sell-off caused by rapidly rising inflation or interest rates can hurt stocks and nominal bonds at the same time.

What the long-run relationship has looked like

In a November 12, 2019 speech, Federal Reserve Vice Chair Richard Clarida described a change in the U.S. stock-bond relationship. He reported that stock and bond returns tended to move together in the 1970s and 1980s, with an average bond-return beta to stocks of 0.2 for the earlier period he discussed. Since the late 1990s, the relationship had typically been negative, with an average beta of −0.2. Those are period-level historical descriptions from the data and analysis in the speech, not universal correlation coefficients, forecasts or guarantees for a particular bear market. See the Federal Reserve speech.

Correlation also is not the same as performance in every downturn. A negative average relationship can still include months when both stocks and bonds fall. The mix of inflation, policy rates, economic growth and credit stress determines what happens in a given episode.

Why investors may seek Treasuries in a shock

A New York Fed staff report on flight-to-safety dynamics found a nonlinear relationship between recent equity volatility and expected returns: at higher volatility, expected stock returns rose while expected Treasury returns declined. In practical terms, investors may accept lower expected Treasury returns in exchange for safety when stock risk jumps. The finding describes conditional investor behavior; it does not mean every bond price rises whenever stocks decline. Read the report, Nonlinearity and Flight to Safety in the Risk-Return Trade-Off for Stocks and Bonds.

How rising interest rates can make bonds fall

For a fixed-rate bond, the coupon was set when the bond was issued. If newly issued bonds begin offering higher yields, an older bond with a lower coupon becomes less attractive. Its market price generally falls until its yield is competitive with new issues. If market rates fall, existing higher-coupon bonds generally become more valuable.

“A fundamental principle of bond investing is that market interest rates and bond prices generally move in opposite directions.”

That sentence comes from the SEC’s fixed-income bulletin, Fixed Income Investments — When Interest Rates Go Up, Prices of Fixed-Rate Bonds Fall (June 26, 2013).

Maturity and coupon determine sensitivity

  • Longer maturity: A bond with more years of fixed payments generally has greater interest-rate sensitivity than an otherwise comparable shorter-term bond.
  • Lower coupon: Lower-coupon bonds generally are more sensitive to rate changes than otherwise similar higher-coupon bonds.
  • Yield move: The larger the change in market yields, the larger the potential price change, all else equal.

A Treasury’s guarantee concerns timely interest and principal payments at maturity. It does not stop the bond’s market price from fluctuating before maturity. The same SEC bulletin explains this distinction.

Individual bonds versus bond funds

Individual bond held to maturity

If you buy an individual bond and hold it to its maturity date, and the issuer meets its obligations, you receive the specified principal at maturity plus the contractual interest paid along the way. The quoted market price can still move sharply in the meantime. Selling before maturity converts that temporary price change into a realized gain or loss, and transaction costs or a thin market can affect the price.

The SEC’s glossary explains the consequences of selling bonds before maturity. “Holding to maturity” does not remove default risk, reinvestment risk or inflation risk; it only means you are not required to sell at the current market price.

Bond mutual fund or ETF

A bond fund owns a changing portfolio and issues shares. Your fund shares have a market value every day, and you do not receive a personal maturity date for your shares. The manager may sell bonds, buy new ones and maintain a target maturity range. Even if the fund’s underlying bonds eventually repay principal, your share price can be down when you need to sell.

Funds provide diversification and convenience, but they do not create a guaranteed principal value. Check the fund’s duration or maturity profile, credit-quality mix, fees, concentration and distribution policy rather than assuming that every fund labeled “bond” behaves like a short-term government security.

Are bonds safer than stocks in a downturn?

“Safer” depends on the risk you mean. High-quality, short-maturity bonds have generally shown less price volatility than stocks, but bonds carry several risks that can become severe in a bear market.

Risk How it can affect bonds during a stock bear market What to examine
Interest-rate risk Rates rise as inflation or policy expectations change, pushing fixed-rate prices down Duration, maturity and coupon
Credit or default risk Recession can weaken an issuer’s finances, widen spreads and reduce bond prices Issuer, seniority, credit quality and concentration
Inflation risk Fixed payments buy less if prices rise faster than expected Real return, inflation protection and time horizon
Liquidity risk A stressed market may have fewer buyers or wider bid-ask spreads Issue size, trading activity and fund liquidity
Reinvestment risk When a bond matures or pays a coupon, available yields may be lower Cash-flow timing and future rate assumptions
Market-value risk A fund or an individual bond sold before maturity may be worth less than its purchase price Whether you may need to sell and when

Low-quality corporate bonds can behave more like stocks because their prices are heavily influenced by recession and default expectations. Long-duration government bonds can experience large price swings when yields change, even though their credit risk is low. A portfolio can therefore contain “bonds” and still have substantial downside.

Match the bond decision to your time horizon

Money needed soon

If you expect to spend the money in the near term, a large market-value decline can be more damaging than a lower long-run return. Focus on the date and amount of the liability, the stability of the issuer and whether the investment can be sold without a forced loss. A fund with long duration may be a poor match for a short deadline even if its historical volatility looked moderate.

Money needed years from now

A longer horizon gives you more time to receive coupons, reinvest cash flows and wait for markets to recover, but it does not make losses impossible. Your tolerance for interim declines matters: an allocation that causes you to sell in panic can be riskier in practice than one with a lower expected return but which you can maintain.

Income and purchasing-power needs

Nominal bonds provide stated dollars, not a promise of constant purchasing power. Compare the income stream with your spending needs and inflation exposure. If your expenses rise while your coupon is fixed, the real value of that income can shrink.

A practical framework during a bear market

  1. Identify the job of each holding. Separate emergency cash, near-term spending, income, long-term growth and diversification. Do not assume one bond fund serves all five purposes.
  2. Inspect the bond exposure. Record the issuer or fund, maturity range, duration, credit quality, coupon, fees and concentration. “Bonds” is not a sufficient description.
  3. Stress-test rate and credit scenarios. Ask what could happen if yields rise further, inflation stays high, the economy contracts or credit spreads widen. Consider both price changes and the cash you actually need.
  4. Check your selling constraint. An individual bond held to maturity has a different decision path from a fund you may sell tomorrow. If you cannot hold through the required period, treat market value as a central risk.
  5. Set a rebalancing rule before acting. The SEC cautions against changing an allocation simply because one asset class recently performed better. Rebalancing at a predetermined interval or tolerance band can reduce emotional timing, but the rule must fit taxes, costs and your circumstances.
  6. Review issuer and fund documents. Read the prospectus or offering information for maturity, duration, credit exposure, fees, redemption terms and risks. A government guarantee, where applicable, covers specified payments—not freedom from interim price declines.

What different bear-market causes can mean

Growth scare or recession

Falling growth expectations may reduce stock valuations and increase demand for high-quality government bonds. Credit-sensitive corporate bonds can still fall because investors worry about missed payments. The result can be gains in one part of the bond market and losses in another.

Inflation and rapidly rising policy rates

This environment can pressure both stocks and fixed-rate bonds. Longer maturities and lower coupons are usually more rate-sensitive, while inflation erodes the purchasing power of fixed payments. A short-duration or inflation-linked exposure may respond differently, but it still carries its own market and issuer risks.

Credit crisis

Investors may favor the most liquid, highest-quality government securities while selling corporate and lower-quality debt. A broad bond-fund label hides this distinction, so examine the holdings and credit bands.

Common mistakes to avoid

  • Assuming an inverse rule: Stocks falling does not mechanically force every bond to rise.
  • Confusing a Treasury guarantee with a price guarantee: Payment at maturity and market value today are separate questions.
  • Comparing a bond fund with a maturing bond as if they were identical: Fund shares have no personal maturity date.
  • Ignoring duration: Two funds can both hold government debt but react very differently to the same yield move.
  • Chasing the recent winner: A period of bond outperformance does not establish what the next bear market will look like.
  • Forgetting credit quality: A high yield may compensate for default and liquidity risks rather than provide a free cushion.
  • Selling solely because prices are down: First determine whether your original time horizon, cash need or risk tolerance has changed.

Questions to answer before changing your portfolio

  • When will I need this money, and must I sell before the bond or fund’s intended horizon?
  • Is the exposure government, investment-grade corporate, high-yield, municipal or mixed credit?
  • How much duration and maturity risk am I taking?
  • Could inflation make the stated income inadequate?
  • What loss could I tolerate without abandoning the plan?
  • Are taxes, trading costs or fund fees large enough to change the decision?
  • What written rebalancing rule will I follow if stocks or bonds move sharply?

These questions turn “Should I own bonds?” into a risk-and-purpose decision. They do not produce a universal percentage, because the appropriate mix depends on personal circumstances, tax position, liquidity needs, time horizon and tolerance for volatility.

Bottom line: use bonds for defined roles, not as a guaranteed bear-market shield

Bonds can cushion stock losses when falling growth or a flight to safety pushes high-quality bond prices higher. Historical relationships have changed: the Federal Reserve’s 2019 account describes positive stock-bond co-movement in the 1970s and 1980s and typically negative co-movement since the late 1990s, with average betas of 0.2 and −0.2 for those periods. Those figures do not forecast the next downturn.

Rising yields, inflation, credit deterioration and forced selling can make bonds lose value at the same time as stocks. The most useful distinction is between an individual bond you can hold to maturity and a bond fund whose shares fluctuate continuously. Evaluate maturity, duration, coupon, credit quality, liquidity and your spending date, then use diversification and a deliberate rebalancing process rather than a promise that bonds will always go up when stocks go down.
