Smaller small-cap mutual-fund schemes can outperform larger peers because each portfolio position requires fewer rupees, making trades less likely to move prices in illiquid shares. As assets under management (AUM) expand, a manager may need to spread money across more companies, buy larger and more liquid stocks, hold additional cash or accept higher market-impact costs. The effect is a capacity signal, not a rule: recent one-year returns show small funds ahead in some cases, while a 2015–2024 working paper found only a modest risk-adjusted advantage per doubling of size. Investors should therefore judge AUM alongside liquidity, manager process, fees, risk and benchmark-relative performance.
Why can a smaller small-cap fund have an execution advantage?
Small-cap shares often trade in thinner markets than large-cap companies. A fund that is small in rupee terms can build or exit a position without representing as large a share of the market’s daily trading.

How market impact scales with AUM
Mint’s worked example illustrates the arithmetic. A 2% position in a fund with ₹841 crore of AUM is about ₹16.82 crore. The same position in a fund with ₹80,906 crore is about ₹1,618 crore. Assuming the stock has ₹20 crore of average daily trading value and the manager limits participation to 10% of that value, the smaller purchase would take roughly nine sessions, while the larger one would take more than 800. This is an illustration, not a forecast for any particular stock.
Buying too aggressively can push up the price paid; selling quickly can have the opposite problem. Ajay Kumar Yadav of Wise Finserv said that purchasing a substantial quantity of an illiquid stock may raise its share price and reduce the return potential from the investment.

Why the opportunity set can shrink
When the best ideas cannot absorb a large order, a manager has several choices: diversify across more names, move toward larger and more liquid companies, or keep more cash. Vedant Gupte of Trackk described these choices as diluting the impact of the highest-conviction ideas. Fund size matters most in small-cap funds, somewhat in mid-cap funds and much less in large-cap funds, where market depth is greater.
How inflows create a capacity cycle
Strong performance attracts inflows, which increase AUM and can eventually recreate the same liquidity constraint that the smaller fund initially avoided. Redemptions add another test: a large fund has more resources and cash buffers, but may still have to sell illiquid holdings at costly prices when many investors exit together.

Recent figures point in the same direction as the capacity argument, but they do not prove that size caused the return difference.

These are cross-sectional, one-year results. They can be affected by portfolio choices, market timing, risk levels and luck, so they should not be read as evidence that a particular AUM level guarantees outperformance.

What the IIM Kozhikode study found
An Indian Institute of Management Kozhikode working paper using 2015–2024 data found that low-AUM small-cap funds outperformed high-AUM funds by approximately 19 basis points in Sharpe ratio for each doubling of fund size. The paper reported a strong negative interaction between size and small-cap exposure, while finding a minimal size effect for large-cap funds. A working paper is evidence for a relationship, not a regulatory threshold or a promise of future returns.
What longer fund histories suggest
Value Research’s January 2016–April 2026 comparison shows SBI Small Cap Fund’s AUM rising from ₹792 crore to ₹37,141 crore while its three-year alpha moved from 17.5 percentage points to -6.9. Nippon, HDFC and Axis also showed alpha compression as AUM expanded. Alpha can change for many reasons, so this pattern is best treated as a capacity warning rather than proof of a single cause.

The Economic Times reported that 22 of 27 small-cap schemes—about 81%—underperformed their benchmarks in 2024 year to date. A fund can post a positive return and still fail to add value relative to an appropriate small-cap benchmark. Compare like-for-like plans and periods before attributing a result to AUM.
When can a large small-cap fund still be the better choice?
Scale has benefits that can offset capacity pressure. Larger AUM can spread fixed research and operating costs, support broader diversification, provide cash for redemptions and finance larger research teams. A small fund may also be fragile if a few investors own a large share of its assets and leave together.

The practical question is not whether large AUM is good or bad. It is whether the fund’s assets are manageable relative to the liquidity of its holdings and whether its process controls the risks created by scale.
How should you compare two small-cap funds?
Use a capacity-and-process review rather than ranking schemes by AUM alone.

- Review three-, five- and seven-year annualised returns.
- Check calendar-year and rolling returns to see whether outperformance came from one market phase.
- Compare each result with the fund’s appropriate small-cap benchmark.
2. Relate AUM to liquidity
- Examine AUM alongside the number of holdings and their average market capitalisation.
- Look at concentration in the largest positions; a large position in a thinly traded stock can create more capacity risk.
- Review the fund’s monthly stress-test days-to-liquidate. In the cited expert framework, fewer days indicates better liquidity.
3. Use risk-adjusted measures
Compare standard deviation, drawdowns and Sharpe ratio, not only headline returns. A smaller fund that earns more by taking substantially larger drawdowns may not offer the better risk-adjusted outcome.
4. Check net implementation
Include the expense ratio, direct versus regular plan, manager tenure and the portion of the historical record produced by the current manager. A capacity advantage can be overwhelmed by higher costs or a change in investment process.

5. Watch AUM and flows over time
A single AUM figure is less informative than its direction and speed of change. Rapid growth can signal popularity while also warning that the portfolio may be approaching a less flexible scale.
How large is too large for a small-cap fund?
There is no universal rupee ceiling that applies to every small-cap scheme. The relevant limit depends on the liquidity of the fund’s actual holdings, position sizes, trading participation limits, cash needs and redemption profile. A ₹5,000-crore rule, for example, would ignore the differences between a concentrated portfolio of thinly traded shares and a diversified portfolio of more liquid companies.
Instead of asking whether AUM has crossed a fixed number, ask whether the manager can still execute the stated strategy without materially changing the opportunity set. Rising stress-test liquidation days, a drift toward larger companies, more cash or sharply smaller positions in former high-conviction ideas are practical warning signs.

ET Money reported that small-cap AUM overtook large-cap AUM for the first time in the June 2026 quarter after about ₹1.51 lakh crore of cumulative three-year net inflows. Those flows show investor preference, not a forecast of returns. They can increase both capacity pressure and valuation risk across the category.
Should you choose a small-cap fund with lower AUM?
A lower-AUM scheme can be worth considering when its liquidity, manager continuity, costs, risk-adjusted record and benchmark-relative results are sound. A larger scheme can be preferable when its scale supports diversification, research and redemption management without forcing a material change in strategy. Treat AUM as one diagnostic in a broader fund review, not as a stand-alone buy or sell signal.
Frequently Asked Questions
Does a 19-basis-point Sharpe difference mean a small fund will earn 19 basis points more?
No. The IIM Kozhikode paper reported approximately 19 basis points in the Sharpe ratio for each doubling of size, not an extra 19 basis points of annual return. Sharpe ratio measures risk-adjusted performance, so the finding does not translate directly into a return forecast.
Why can a very large fund miss IPO or block opportunities?
Quant AMC CEO Sandeep Tandon said very large funds may receive only small allocations in IPOs or blocks and may be unable to participate as anchor investors or normal investors. He also pointed to limited corporate access, which can leave the manager relying more heavily on internal research.
Can a very small fund be risky even if its returns are strong?
Yes. If a few investors own a large share of the assets, simultaneous redemptions can create liquidity pressure. The fund’s ownership concentration and ability to meet withdrawals should therefore be reviewed alongside its performance history.
Why should investors review rolling returns instead of only a one-year number?
A one-year result can reflect a single market phase and may not show whether the manager’s advantage persists. Rolling periods reveal how often the fund beat its benchmark across different entry and exit dates.
