Small-Cap Funds vs Flexi-Cap Funds: Which Is Better for Long-Term SIPs?

By TheFinanceBase Team 11 min read

Neither category is automatically better. A small-cap fund must keep at least 65% of its portfolio in small-cap companies under the cited scheme mandate, while a flexi-cap fund can move among large-cap, mid-cap and small-cap stocks. For a long-term SIP, the right choice depends on how much loss and volatility you can tolerate, whether you want a manager to change the market-cap mix, and how the specific scheme is currently run.

A SIP only describes how you contribute money at recurring intervals. It does not make an equity investment safe, guarantee a profit, or prevent a temporary or permanent loss.

The core difference: a minimum allocation versus a flexible mandate

Market-cap categories group listed companies by their total market value. The category label matters because it sets boundaries on what a fund manager is allowed, or required, to own.

What a small-cap fund must do

The small-cap scheme document cited for this comparison requires a minimum 65% allocation to small-cap companies. It permits up to 35% in other equities, debt and money-market instruments, and other permitted instruments listed in that scheme’s allocation table. In the same document, small-cap companies are defined as the 251st company onward by full market capitalization, using the classification referenced there.

The 65% figure is a floor, not a promise that the fund will always hold exactly 65%. A manager may hold more than that minimum, subject to the scheme’s rules. The list of companies that qualify as small-cap can also change as market values and regulatory classifications change. Read the current scheme information document rather than assuming that a fund’s historical mix will remain unchanged.

What a flexi-cap fund can do

SEBI introduced flexi-cap as a distinct equity-scheme category in 2020. The category is designed as a dynamic equity scheme that invests across large-cap, mid-cap and small-cap stocks. Unlike a small-cap fund, it is not tied to a minimum small-cap percentage under the category definition. The manager can increase or reduce exposure to each market-cap segment as the investment process and portfolio view change.

That flexibility is not the same as a guaranteed large-cap-heavy portfolio. One flexi-cap scheme may hold a substantial small-cap allocation, while another may be concentrated in large companies or include international equities, debt, or other permitted assets. A current flexi-cap scheme document reviewed for this topic sets its own ranges for large-cap, mid-cap, other equities and international stocks, debt, and REIT or InvIT units. Those ranges describe that scheme, not every flexi-cap fund.

Side-by-side comparison

Feature Small-cap fund Flexi-cap fund
Category rule At least 65% in small-cap companies under the cited scheme mandate Dynamic investment across large-cap, mid-cap and small-cap stocks
Small-cap exposure Substantial exposure is required; the manager cannot simply move the portfolio into large companies No universal minimum stated in the category description; the scheme’s own document controls its ranges
Definition used in the cited document Small-cap means the 251st company onward by full market capitalization Uses all three market-cap segments, with the actual mix determined by the scheme
Ability to change market-cap mix Limited by the minimum small-cap requirement Broad; the manager can shift between large, mid and small caps within the scheme’s rules
Risk implication Greater dependence on smaller-company performance and liquidity conditions Risk depends on the actual mix, concentration, security selection and use of other permitted assets
What must be checked before investing Current small-cap percentage, concentration, Riskometer, expenses and process Current market-cap ranges, actual holdings, concentration, Riskometer, expenses and process

The mandate tells you the range of possible portfolios. It does not tell you which fund will perform better.

What a SIP changes—and what it does not

A systematic investment plan instructs a fund platform or distributor to invest a chosen amount at a recurring frequency. When prices are lower, the same contribution buys more units; when prices are higher, it buys fewer. This spreads purchase dates instead of committing all of the planned money on one day.

That spreading can make it easier to follow a plan through different market conditions, but it cannot remove equity risk. Every instalment buys the underlying portfolio at the price available on that date. If the companies held by the fund lose value, your accumulated units can fall in value. If the fund’s portfolio suffers a prolonged decline, continuing the SIP does not guarantee that later contributions will recover earlier losses.

  • A SIP is a contribution method, not a separate low-risk asset class.
  • It does not assure a return, protect principal, or make a small-cap allocation suitable for every long-term investor.
  • Stopping contributions during a fall may change the outcome of the plan; continuing, reducing, or pausing should be a deliberate decision based on your finances and risk capacity, not a promise of recovery.

Risk: separate your ability to take a loss from your willingness to see one

Small-cap exposure can be more volatile because the portfolio is committed to smaller companies and cannot simply be moved wholesale into large-cap stocks when conditions deteriorate. Smaller companies may also have less trading liquidity and more variable business results. These are risk characteristics, not a forecast that every small-cap fund will underperform or that every flexi-cap fund will be stable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A flexi-cap fund may reduce or increase small-cap exposure, but the flexibility belongs to the manager. The investor still owns an equity fund whose value can fall materially. A flexi-cap label does not mean low risk, capital protection, or a permanently defensive allocation.

Use the current Riskometer, not the category label alone

SEBI Investor describes the Riskometer as a tool for gauging a scheme’s risk level and considering whether it matches an investor’s risk appetite. The label is scheme-specific and can change as the portfolio and regulatory assessment change. Check the current Riskometer in the latest factsheet and scheme documents before starting or increasing a SIP.

Risk appetite is only one part of the decision. Also test risk capacity: how much of a temporary or permanent loss could your household absorb without abandoning essential goals? An investor with a long time horizon but an imminent tuition payment, unstable income, or no emergency reserve may have less capacity for a volatile fund than the phrase “long-term SIP” suggests.

A practical loss-capacity check

  • Goal timing: Identify when the money is needed. Money required soon should not depend entirely on a volatile equity allocation.
  • Income stability: Consider whether contributions can continue if your income falls or an unexpected expense appears.
  • Behaviour in a drawdown: Imagine the account value dropping sharply. If you would sell in panic, a mandatory small-cap allocation may be unsuitable even if the goal is distant.
  • Portfolio overlap: Add up small-cap exposure across all your funds. A flexi-cap fund can already contain small companies, so holding both categories may create more small-cap risk than the labels suggest.

Why a category comparison cannot identify a return winner

The available evidence does not establish that either category delivered better long-term SIP returns. The title does not specify fund names, dates, benchmarks, contribution timing, or expense assumptions, and there is no fair current category-level SIP comparison on that basis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Returns are comparable only when you define the test in advance. A defensible comparison would specify:

  1. The exact schemes and plan options, including whether the comparison uses direct or regular plans.
  2. The start and end dates, with the same valuation date for both funds.
  3. The SIP amount, contribution frequency, instalment dates and treatment of missed or delayed instalments.
  4. Whether returns are measured as an internal rate of return for cash flows or by another clearly stated method.
  5. The relevant benchmark context, because a small-cap benchmark and a broad-market benchmark represent different opportunity sets.
  6. Expenses, portfolio changes and any scheme-specific restrictions that affect the result.

A recent period in which one category led is not a reliable forecast. Strong past performance can follow a period of rising valuations, favourable liquidity or concentrated exposure that may not repeat. Use historical figures to understand behaviour and consistency, not as an assurance of future SIP wealth.

How to choose between the categories

Small-cap may fit when all of these are true

  • You intentionally want substantial exposure to smaller companies rather than merely accepting whatever small-cap allocation a flexi-cap manager chooses.
  • Your goal can tolerate extended periods of volatility and you can continue the plan without needing to sell after a fall.
  • Your overall portfolio does not already contain an excessive small-cap concentration.
  • You have reviewed the specific scheme’s holdings, concentration, investment process, Riskometer and costs.

The long horizon is helpful only if it is accompanied by the financial and emotional capacity to stay invested. “I will hold for many years” is not a substitute for being able to withstand losses during those years.

Flexi-cap may fit when these priorities matter more

  • You want one equity category whose manager can allocate among large-, mid- and small-cap companies.
  • You prefer not to set a fixed small-cap exposure yourself, while accepting that the manager may still hold a meaningful amount of small-cap stocks.
  • You are willing to evaluate whether the manager’s stated process and actual portfolio changes are consistent with your expectations.
  • You want to avoid making a category decision based solely on a single segment’s recent performance.

Flexi-cap is not automatically the “balanced” or “safe” option. Its actual concentration and market-cap mix must be checked at the scheme level.

When neither category should be the automatic answer

Do not choose either category simply because the SIP duration is long. If the money is earmarked for a near-term obligation, if your emergency reserve is inadequate, or if a large fall would force you to sell, first address the goal’s liquidity and risk requirements. An equity category cannot compensate for a mismatch between the investment and the date on which the money is needed.

How to compare specific schemes before starting a SIP

Category selection is only the first filter. Two funds in the same category can differ materially in holdings, concentration, expenses and implementation. Use the latest official documents and factsheet for each named scheme.

  1. Confirm the mandate. For a small-cap fund, verify the minimum small-cap allocation and the permitted 35% bucket for other assets in the current scheme document. For a flexi-cap fund, read its stated ranges for large-cap, mid-cap, other equities, international stocks, debt and REIT or InvIT units, where applicable.
  2. Record the actual market-cap mix. Note the latest percentages rather than relying on the category name. A flexi-cap fund’s current portfolio can be very different from another flexi-cap fund’s portfolio.
  3. Check concentration. Review the largest holdings, sector weights and how much of the portfolio is represented by the top positions. A fund with a broad mandate can still be concentrated in practice.
  4. Read the investment process. Look for how the manager selects companies, controls position sizes, handles liquidity and changes allocations. The process should be understandable enough for you to stay invested when performance is disappointing.
  5. Review the current Riskometer. Match the scheme’s current risk label to your capacity for loss. Recheck it when the portfolio or label changes.
  6. Compare expenses and plan type. Use the current disclosure for the expense ratio and distinguish direct and regular plans. Costs reduce the value that remains invested, so compare like with like.
  7. Set a benchmark-aware performance window. Examine multiple periods and SIP cash-flow returns against an appropriate benchmark. Do not select a fund because it topped a one-period ranking.
  8. Check operational details. Confirm minimum instalment, frequency options, cut-off rules, exit conditions, account registration and how you will update or stop the instruction. These are scheme or platform terms and can change.
  9. Write down the reason for selection. State whether your choice is based on the mandate, diversification, process or risk fit. If the only reason is last year’s return, the decision is not robust.

Using both categories: diversification or accidental duplication?

Holding a small-cap fund and a flexi-cap fund can provide different mandates, but it does not automatically diversify the portfolio. A flexi-cap manager may already own many of the same small-cap companies, sectors or themes. Two funds can therefore amplify the same risk while appearing diversified by label.

Before adding a second SIP, compare the funds’ top holdings, sector exposures and current market-cap mix. Decide what role the second fund serves. If it merely increases small-cap exposure, acknowledge that explicitly and test whether your household can tolerate the combined drawdown. If the funds have overlapping holdings and similar behaviour, two folios may add administration without adding meaningful diversification.

Maintaining the plan after you invest

Review on a schedule, not after every headline

Set a review interval that matches your goal and the scheme’s disclosures. At each review, check whether the fund still follows its mandate, whether the actual allocation has changed materially, whether the investment process has changed, and whether your own goal date or financial capacity has changed. Frequent switching in response to short-term returns can turn a long-term SIP into performance chasing.

Rebalance the household portfolio deliberately

If a flexi-cap fund increases small-cap exposure or a separate small-cap SIP grows faster than the rest of your portfolio, your total risk may drift upward. Rebalance only under a written policy that considers taxes, transaction rules and the goal’s timing; the fund category alone does not tell you when to sell.

Keep records of the decision

Save the scheme information document, factsheet, Riskometer and your allocation rationale when you begin. When a disclosure changes, you can compare the new information with the reason you originally invested instead of reacting to an isolated return number.

Common mistakes to avoid

  • Assuming flexi-cap means conservative: The manager can own small-cap stocks and the equity value can fall.
  • Treating 65% as a target return: It is a minimum allocation rule in the cited small-cap mandate, not a performance expectation.
  • Believing a SIP guarantees recovery: Regular purchases spread entry points but do not insure the portfolio.
  • Comparing category averages without dates: Different funds, benchmarks and cash-flow assumptions can reverse the apparent result.
  • Ignoring current documents: Allocation ranges, Riskometers, expenses and regulatory requirements can change.
  • Counting labels instead of exposures: A small-cap fund and a flexi-cap fund may own many of the same companies.
  • Choosing from a one-year leaderboard: A short period says little about whether the fund fits a long-term goal.
  • Investing money needed soon: A long SIP schedule does not change the date on which the goal becomes due.

What the market-size statistic does—and does not—tell you

SEBI’s mutual-fund industry status table reported 39 flexi-cap schemes and 16,994,903 folios as of December 31, 2024. That is dated market context showing that the category is widely used; it is not evidence that flexi-cap funds outperform small-cap funds or that the category is suitable for your portfolio.
