Small-Cap Fund of Funds vs. Small-Cap Mutual Funds: Which Is Right for You?

Neither structure is automatically better. A small-cap fund of funds (FoF) mainly buys shares of other funds, while a directly invested small-cap mutual fund generally buys small-company securities itself. Choose only after comparing the actual objective, holdings, total costs, share class, principal risks, and overlap with your existing portfolio.

The short answer

A fund of funds can be useful when you want a packaged allocation managed through several underlying funds. A direct small-cap mutual fund is more targeted: it is designed to provide the small-cap strategy described in its own prospectus. The right choice depends on the job the investment must do in your portfolio, not on the label or the number of funds inside it.

Start with the latest prospectus and shareholder report. They show what the fund is trying to do, what it owns, how much it costs, which risks are emphasized, how shares can be bought or sold, and how the fund company or intermediary is compensated. This is general educational information, not individualized investment advice.

What each fund structure actually owns

Small-cap fund of funds

A fund of funds primarily owns shares of other investment funds. The underlying funds may provide different equity, fixed-income, geographic, or strategic exposures, or they may implement an allocation model. The FoF’s name does not guarantee a particular mix, a fixed percentage in small-cap stocks, or a specific degree of diversification. The prospectus controls.

Because the FoF owns other funds, its results depend on several layers of decisions: the underlying funds’ holdings and performance, the FoF manager’s allocation choices, rebalancing, and all applicable expenses. Two products described informally as “small-cap funds of funds” can therefore have very different portfolios.

Direct small-cap mutual fund

A direct small-cap mutual fund generally holds securities of small-capitalization companies according to its stated mandate. It may use a particular style, such as growth, value, quality, or a blend, and it may have concentration, sector, or capitalization limits. Some mutual funds can also hold shares of other investment companies, so verify the strategy rather than assuming “direct” means every asset is an individual stock.

This structure gives you a clearer single-fund expression of the small-cap strategy in the prospectus. You, rather than a packaged allocation manager, remain responsible for deciding how much small-cap exposure belongs alongside your other assets.

Side-by-side comparison

Comparison point Fund of funds Direct small-cap mutual fund What you must verify
Primary holdings Shares of other funds Usually securities held directly under the fund’s mandate Current strategy, full holdings, and any use of other investment companies
Role in a portfolio May package several exposures or an allocation approach Usually supplies a defined small-cap sleeve Underlying funds, asset mix, and the fund’s definition of small-cap
Expenses Its own operating costs plus indirect expenses of underlying funds Its own operating costs, plus applicable trading or intermediary charges Annual operating expenses, Acquired Fund Fees and Expenses, sales charges, redemption fees, waivers, and share class
Overlap risk Underlying funds can own similar securities or overlap with your other funds Direct holdings can also overlap with existing funds Look through to holdings across your whole portfolio
Main risks Risks of the underlying funds and the allocation method Risks of its small-cap holdings, strategy, and concentration Principal-risk section, liquidity, concentration, and your loss tolerance
Performance drivers Underlying-fund returns, allocation decisions, and layered expenses Security selection, portfolio construction, and fund expenses Like-for-like periods, relevant benchmarks, and net-of-cost results

Why a fund-of-funds label does not prove diversification

Owning several funds is not the same as owning several independent sources of return. Underlying funds may hold the same companies, sectors, or market factors. An FoF can also overlap with a target-date fund, retirement plan option, or brokerage fund you already own. A direct small-cap fund can create overlap too, especially when another holding already owns small-company stocks.

Check the most recent holdings for the FoF and each material underlying fund. Compare company names, sectors, capitalization ranges, geography, and strategy. If the FoF’s allocation changes over time, read how and when the manager can rebalance. A product that appears broad at the top level may be concentrated after you look through to the securities underneath.

How costs work, including the second layer of fees

Fund-of-funds expenses

An FoF investor pays the top-level fund’s expenses and indirectly bears the expenses of the underlying funds. Investor.gov states: “It is important to know that if your fund owns shares of another fund, you are paying the fees and expenses of your fund and indirectly paying the fees and expenses of the underlying fund (listed as the Acquired Fund Fees and Expenses in your fund’s prospectus fee table).” The fee table reports Acquired Fund Fees and Expenses where applicable.

Direct-fund expenses

A direct small-cap fund generally has one principal layer of fund operating expenses, but you still need to check sales loads, redemption charges, account or intermediary charges, and the specific share class. A lower expense ratio does not necessarily mean a lower total cost if another class has a sales charge or a different transaction arrangement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What the SEC says about fees

A U.S. Securities and Exchange Commission Investor.gov bulletin dated July 23, 2025 explains that fees and expenses reduce investment returns. A higher-cost fund must perform better than a lower-cost fund to leave an investor with the same result. The bulletin also notes that different share classes can invest in the same pool while charging different sales loads and operating expenses.

Read the complete fee table

For each candidate, record the figures and conditions in the current prospectus:

  • Annual management and other operating expenses.
  • Acquired Fund Fees and Expenses for an FoF, when shown.
  • Front-end or deferred sales charges and any redemption fee.
  • Fee waivers or expense reimbursements, including their expiration and any recoupment provision.
  • The exact share class and whether the class is available through your account or intermediary.
  • The prospectus’s hypothetical cost example, which helps translate percentages into dollar amounts under standardized assumptions.

Do not compare expense ratios in isolation. Compare the all-in cost of the share class you can actually purchase and the terms that apply to your holding period.

Small-cap risk deserves separate attention

Small-company shares can behave differently from large-company shares. A 2026 SEC-filed summary prospectus for a small-cap fund says: “The securities of small-capitalization companies generally trade in lower volumes and are subject to greater and more unpredictable price changes than larger capitalization stocks or the stock market as a whole.” That is a risk disclosure from that fund’s prospectus, not a promise that every small-cap fund has identical exposure.

Lower trading volume can make it harder for a portfolio to buy or sell positions without affecting price, particularly during stressed markets. Greater price variability can produce larger losses over short periods. An FoF does not eliminate these risks: if its underlying funds own small-cap securities, the FoF still bears the market and liquidity risks passed through those holdings.

Review the fund-specific principal-risk section for market, issuer or business, credit, interest-rate, inflation, and concentration risks. The relevant risks depend on what the fund actually owns. Diversification can reduce the impact of one holding, but it cannot prevent the fund from losing value.

Step-by-step comparison process

  1. Define the portfolio job. Decide whether you need a packaged allocation or a dedicated small-cap sleeve. Write down the time horizon, acceptable loss, and other investments that will sit beside the fund.
  2. Read the objective and strategy. Confirm whether the candidate primarily buys other funds or directly buys securities. Identify the small-cap definition, style, geographic scope, permitted cash, and any concentration limits.
  3. Map the holdings. For an FoF, inspect each underlying fund and then its material holdings. For a direct fund, review the current portfolio. Note repeated companies, sectors, and factor exposures across your entire account.
  4. Compare the complete fee tables. Use the same share class for an apples-to-apples comparison. Include operating expenses, Acquired Fund Fees and Expenses, sales charges, redemption fees, waivers, and any intermediary compensation disclosed in the prospectus.
  5. Read principal risks. Mark small-cap liquidity and volatility language, concentration limits, market risk, and any strategy-specific risks. Ask whether a temporary or permanent loss would disrupt your plan.
  6. Check performance appropriately. Compare the same periods, the same share class, and the benchmark identified by the fund. Use net-of-cost performance where available. Historical performance cannot establish future suitability.
  7. Confirm purchase and sale terms. Review minimums, transaction windows, exchange rules, redemption charges, and the way your brokerage or retirement plan handles the share class.
  8. Recheck current documents. Fund holdings, expenses, waivers, and mandates change. Use the latest prospectus and shareholder report before investing.

When a fund of funds may fit

An FoF may be worth considering if you want one purchase to implement an allocation and you are comfortable delegating the selection and weighting of underlying funds. It can simplify maintenance when the underlying strategy and rebalancing rules match your plan. That convenience is valuable only if the total cost, overlap, and risk are acceptable.

Ask whether you already own the same underlying exposures elsewhere. If your retirement plan contains several of the FoF’s underlying funds, buying the FoF may add a second fee layer without adding meaningful diversification. Also verify that the FoF’s actual small-cap allocation is large enough for your objective; the product name alone cannot answer that.

When a direct small-cap mutual fund may fit

A direct fund may fit when your specific goal is to add small-cap exposure and you are prepared to manage the rest of the portfolio’s allocation. Its prospectus can make the mandate easier to monitor because the fund is built around its own security-selection and portfolio-construction process.

That focus can also increase concentration in a particular style, sector, country, or capitalization range. Check whether the fund’s holdings duplicate another small-cap or broad-market fund you own. You must also decide how the small-cap allocation will be rebalanced if it grows or falls relative to your target.

How to interpret performance without choosing by the leaderboard

An FoF’s return reflects the performance of underlying funds, the manager’s allocation decisions, and both levels of expenses. A direct fund’s return reflects its holdings, portfolio construction, trading, and expenses. Comparing a FoF with a direct small-cap fund is meaningful only when their objectives, risk levels, time periods, benchmarks, and share classes are reasonably comparable.

Look beyond a single strong year. Examine the prospectus performance presentation, the stated benchmark, and the shareholder report. A higher historical return may result from greater concentration or risk rather than a superior structure. Past performance does not determine which fund belongs in your portfolio.

Common mistakes and how to correct them

Assuming more underlying funds means lower risk

Correction: Look through to the securities and measure overlap. Several funds can hold the same companies.

Adding only the headline expense ratio

Correction: Include Acquired Fund Fees and Expenses, sales charges, redemption fees, waivers, and the share class available to you.

Treating “small-cap” as a uniform exposure

Correction: Read the capitalization definition, style, sector limits, geography, and concentration language in the strategy section.

Using one recent return as the decision

Correction: Compare like periods and benchmarks, then evaluate how the result was achieved and what risks were taken.

Ignoring the rest of the portfolio

Correction: Map every account, including workplace-plan options, before adding another fund.

Relying on an old prospectus

Correction: Retrieve the latest prospectus and shareholder report because holdings, expenses, waivers, and policies can change.

A practical decision framework

If your priority is… Questions to answer Structure that might align, conditionally
One purchase implementing a broader allocation What are the underlying funds, allocation ranges, rebalancing rules, total layered costs, and overlap? A fund of funds, if those details fit your plan
A clearly defined small-cap sleeve What securities and styles does the fund hold, and how will you allocate the rest of the portfolio? A direct small-cap mutual fund, if its risks fit
Minimizing expenses Which share class can you buy, and are there acquired-fund expenses, loads, waivers, or redemption fees? Whichever has the lower applicable total cost, not necessarily the lower headline ratio
Reducing unintended duplication How do current holdings overlap with the candidate and its underlying funds? Neither is preferable until the overlap is understood

Final due-diligence checklist

  • Identify whether the fund primarily owns other funds or directly holds securities.
  • Confirm the objective, small-cap definition, allocation, concentration limits, and current holdings.
  • Calculate the applicable total costs for the exact share class, including acquired-fund expenses and transaction charges.
  • Review sales loads, redemption fees, waivers, and whether a waiver can be recouped.
  • Read principal risks, especially small-cap volatility, liquidity, market, and concentration risks.
  • Check overlap with every significant holding in your portfolio.
  • Compare performance only across comparable periods, benchmarks, and share classes.
  • Read the latest prospectus and shareholder report before purchasing.
  • Use FINRA’s Fund Analyzer, as Investor.gov suggests, to help compare fund costs.
  • Revisit the choice when your objectives, risk tolerance, account, or the fund’s mandate changes.

Bottom line for your decision

Choose a small-cap fund of funds only when its packaged allocation, underlying holdings, layered expenses, and risks make sense alongside your existing investments. Choose a direct small-cap mutual fund only when you want that specific small-cap strategy and are prepared to manage allocation and diversification elsewhere. If the objective, holdings, total costs, share class, and principal risks are not clear from current documents, the appropriate next step is more due diligence—not a decision based on the label.
