Should You Use a 401(k) Loan to Pay for Home Improvements?

Sometimes—but only after your plan rules, repayment budget, job stability, and alternatives all check out. A 401(k) loan can provide project money without a conventional lender’s underwriting, but the borrowed balance is no longer invested in your retirement account. You repay it from household cash flow, and a job change or plan termination can turn an unpaid balance into a taxable distribution. For most ordinary renovations, the standard repayment limit is five years; the longer primary-residence period is for buying a dwelling that will become your principal residence, not for remodeling one.

The right answer depends on your employer’s plan document, project cost, account balance, tax situation, employment outlook, and competing loan offers. The Internal Revenue Service sets broad tax and repayment rules, but it cannot determine whether a particular payment is affordable for you.

What a 401(k) loan actually does

A 401(k) loan lets a plan participant borrow from the account and repay the principal plus interest to the account under the plan’s schedule. The plan, not a general industry rule, determines whether loans are offered and sets operational details such as the available amount, interest rate, fees, payment method, and restrictions. Start with the plan’s summary plan description, loan policy, or administrator portal rather than assuming your employer offers the feature.

When the loan is outstanding, the borrowed money is generally outside the investment account. Any interest credited to the account does not make the transaction costless: the balance is not participating in the plan’s investments, and your repayment comes out of your regular household budget. IRS educational material warns that unpaid amounts can leave you with less saved for retirement (IRS, “Considering a Loan from Your 401(k) Plan?”).

A loan is therefore both a financing decision and a retirement-allocation decision. You are exchanging invested retirement assets for a project today, then rebuilding the account through repayments. Whether that exchange is sensible depends on the project’s urgency, the payment’s effect on your contributions and other goals, and the consequences if your employment changes.

Check your plan before estimating what you can borrow

Plan documents control the terms. Ask the administrator for written answers to each of these points:

  • Does the plan currently permit participant loans, and are there limits on the number of outstanding loans?
  • How does the plan calculate the maximum available amount for your account?
  • What interest rate, origination charge, annual maintenance fee, or other costs apply?
  • Are payments deducted from payroll, and how often are they due?
  • Can you make extra payments or repay the balance early without a fee?
  • What happens to the balance if you resign, are laid off, retire, or the employer terminates the plan?
  • Are there restrictions on the purpose of the loan or on using it for a home-improvement project?

The IRS describes the governing framework, but your plan’s document supplies the terms you will actually receive. Confirm them before signing a contractor agreement or treating an advertised account balance as available cash.

Repayment rules: ordinary improvements usually get five years

IRS guidance generally requires a 401(k) loan to be repaid within five years, with substantially level amortization and payments made at least quarterly. A plan may impose more specific procedures or a shorter period. The five-year rule is the safe assumption for a kitchen, roof, bathroom, accessibility upgrade, or other ordinary improvement.

There is a commonly misunderstood exception. IRS guidance describes a longer repayment period for a loan used to purchase a dwelling that is intended to become the participant’s principal residence. That is a home-purchase rule, not a renovation exception. Borrowing to improve the home in which you already live does not automatically qualify for an extended term (IRS, “Deemed Distributions — Participant Loans”).

Model the payment before borrowing

Use the plan’s actual rate, fees, and schedule to calculate the required payment. Then test the budget with the payment added to existing housing, insurance, utilities, taxes, and other debt. Include the amount you would otherwise contribute to retirement; a payment that forces you to reduce contributions can change the long-term cost even if the loan’s stated rate looks acceptable.

  • Use the highest realistic project cost, including permits, disposal, temporary housing, and a contingency for change orders.
  • Keep a cash reserve appropriate for your household rather than committing every available dollar to the renovation.
  • Check whether the payment remains manageable during unpaid leave, a temporary income reduction, or a period of higher household expenses.
  • Confirm that the contractor’s schedule matches the loan’s funding and repayment timing.

The largest risk is often a job change

A plan may require full repayment when employment ends or when the plan terminates. If you cannot repay under the plan’s terms, the unpaid balance can be treated as a distribution. The previously untaxed amount is generally included in income, and an additional 10% early-distribution tax may apply unless an exception is available (IRS, “Retirement Topics — Loans”).

The IRS describes a possible rollover route: in some circumstances, you may be able to contribute the amount of the loan treated as a distribution to an eligible retirement account by the due date of your federal return, including extensions, for the year of the deemed distribution. This is not an automatic cure. Eligibility, the amount required, and your ability to produce the cash must be confirmed for your facts and tax year.

Stress-test employment risk

Before taking the loan, decide how you would respond if your job ended six months later. Identify whether you could repay the balance from savings without draining your emergency reserve, whether a new employer’s plan could accept a rollover (which is not the same as accepting the loan), and whether you could fund a potential rollover contribution by the tax deadline. If none of those paths is realistic, the job-change exposure may outweigh the convenience of the loan.

Interest paid to the account does not erase opportunity cost

Loan interest may be credited back to your retirement account, but the principal you borrowed is not invested in the plan while it is outstanding. If investments rise during that period, you do not receive the growth on the borrowed portion. If markets fall, the result could look different; no one can know the investment return you would have earned. The relevant comparison is therefore not simply “loan rate versus investment return,” but the full effect on account growth, contributions, taxes, fees, and cash flow.

Also consider contribution limits and employer matching rules. A repayment is not itself a new elective deferral, and a plan loan should not cause you to miss a match that your budget could otherwise capture. Ask the administrator how payroll deductions interact with your contribution elections.

Compare every viable funding source on the same axes

The IRS specifically advises considering a financial-institution loan and other sources before borrowing from a retirement account. Its consumer guidance says: “Before you decide to take a loan from your retirement account, you should consult with a financial planner, who will help you decide if this is the best option or if you would be better off obtaining a loan from a financial institution or other sources.” This is general guidance, not a personal recommendation (Internal Revenue Service, “Retirement Topics — Loans”).

Funding source What to compare Distinct downside to test
401(k) loan Plan-set rate and fees, required payment schedule, effect on contributions, and rules after employment ends Unpaid balance may become taxable income; borrowed money is outside the investment account
Home-equity loan or HELOC Interest rate or APR, fees, payment structure, draw period, repayment period, and tax treatment The home secures the debt, so missed payments can put the property at risk
Other institutional financing Total interest, fees, term, fixed or variable payments, collateral, and prepayment rules Underwriting, variable costs, or a payment that does not fit your budget
Cash while preserving a suitable reserve How much liquidity remains after paying the contractor and whether retirement contributions continue Using too much cash can leave you exposed to emergencies or force expensive borrowing later
Delay or phase the work Which work is urgent, what can be staged, and whether smaller phases can be paid from future cash flow Higher future construction costs, inconvenience, or additional repair damage if an urgent issue is postponed

Compare total cost, monthly cash-flow fit, downside after a job change or missed payment, lost investment opportunity, tax treatment, collateral exposure, and flexibility to repay early or phase the project. A lower advertised rate is not automatically the lower-risk choice.

Home-equity interest and the current tax-year boundary

IRS Publication 936 (2025) says interest on a home-equity loan or HELOC may be deductible only when the proceeds are used to buy, build, or substantially improve the main or second home that secures the debt, and other requirements are met, including itemizing deductions. The publication also explains qualified-home rules and applicable debt limits (IRS Publication 936 (2025), Home Mortgage Interest Deduction).

IRS Publication 530 (2025) states that for tax years 2018 through 2025, interest on home-secured borrowing is not deductible to the extent the proceeds were not used to buy, build, or substantially improve the home. Do not carry that date range into a later tax year without checking the then-current law and IRS guidance (IRS Publication 530 (2025), Tax Information for Homeowners).

A 401(k) loan does not become a home-mortgage-interest deduction merely because you spend it on a renovation. Keep records of the project, loan proceeds, invoices, and payment history, and obtain tax advice for your filing year rather than assuming a deduction.

A hardship withdrawal is a different—and usually harsher—route

Do not treat a hardship distribution as an alternative name for a plan loan. IRS hardship rules address an immediate and heavy financial need, limit the distribution to the amount needed, and consider whether other resources are reasonably available. A general improvement project should not be described as automatically qualifying. A casualty or disaster may involve distinct rules and should be evaluated separately under the facts and the applicable relief.

A hardship distribution permanently removes money from the retirement account rather than creating a repayment schedule. Review the plan’s distribution rules and the IRS framework before assuming a project qualifies (IRS, “401(k) Resource Guide — General Distribution Rules”).

When a 401(k) loan may be reasonable

  • Your plan confirms loans are available, with terms you understand in writing.
  • The project is necessary or valuable enough to justify using retirement assets, and the scope and cost are documented.
  • The payment fits comfortably without stopping a valuable employer match or weakening essential reserves.
  • You expect to remain employed and have a credible repayment plan if that expectation fails.
  • Alternatives have materially higher total cost, unacceptable collateral risk, or terms that do not fit your cash flow.
  • You understand the investment growth you may forgo while the money is outside the account.

When to avoid it or reconsider the project

  • Your employment is uncertain, seasonal, or likely to change before the balance is repaid.
  • The payment would require reducing retirement contributions, using emergency savings, or taking on other high-cost debt.
  • You are relying on the primary-residence exception for a renovation; that exception is for purchasing a dwelling intended to become your principal residence.
  • The project is cosmetic and can be delayed or completed in stages without creating safety or structural damage.
  • You cannot explain how you would handle a plan-demanded payoff after separation from service.
  • You are counting on a tax deduction, a future investment return, or a rollover solution that has not been verified.

A practical decision process

  1. Get the plan terms. Download the current loan policy or speak with the administrator. Record the rate, fees, maximum, payment frequency, payoff rules, and employment-separation treatment.
  2. Define the project. Obtain written estimates, identify urgent versus optional work, and include permits, contingency, and temporary living costs.
  3. Build the payment budget. Use the actual plan quote and test the payment against normal expenses, contributions, reserves, and an income interruption.
  4. Collect competing offers. Compare a home-equity loan or HELOC and other institutional financing using APR or interest, fees, term, collateral, tax treatment, and prepayment flexibility.
  5. Price the retirement trade-off. Estimate how the outstanding balance could affect account growth and whether repayments interfere with contributions or a match.
  6. Write the job-change plan. Identify the cash source and tax steps you would use if the plan demanded repayment after employment ended. Do not assume a rollover will be available.
  7. Verify tax treatment. Check the current IRS publications for the filing year and consult a qualified tax professional about any home-secured interest or deemed distribution.
  8. Choose the smallest sensible commitment. Phase nonurgent work, preserve a suitable reserve, and borrow only what the final, documented scope requires.

Questions to ask before signing

  • What exact amount will be deposited after fees?
  • What is the required payment and total repayment under the plan’s schedule?
  • When is the first payment due, and what happens after a missed payment?
  • What date or event triggers a required payoff after employment ends?
  • How will payroll deductions affect my retirement contributions and employer match?
  • Will the plan permit early payoff, and how will additional payments be applied?
  • What records should I retain for the project and for tax reporting?
  • Which alternative has the lowest total risk after considering investment opportunity cost, collateral, taxes, and job security?

A 401(k) loan is best viewed as a conditional financing tool, not a default source of renovation money. Proceed only when the plan’s written terms, the payment stress test, the employment-risk plan, and an apples-to-apples comparison with alternatives all support the decision.
