Should You Start a SIP in a Sectoral Mutual Fund?

For most investors, a sectoral-fund SIP belongs only in a limited satellite allocation after a diversified core portfolio is in place. A systematic investment plan (SIP) spreads your purchases over time, but it does not diversify a fund that is required to invest mainly in one industry. If that sector enters a downturn, every instalment continues to buy the same concentrated exposure.

A sectoral SIP can be reasonable for an investor with a long horizon, high tolerance for drawdowns, a researched view on a sector and enough diversified assets elsewhere. It is generally a poor starting point for a short or uncertain goal, a low-risk investor or anyone choosing solely because a sector recently delivered strong returns.

What a sectoral mutual fund is—and what a SIP changes

SEBI describes sectoral funds as schemes focused on one sector, such as information technology, healthcare, banking or energy. The mandate limits how widely the manager can spread money across industries. A diversified equity fund, by contrast, can allocate across several sectors and adjust its exposure as opportunities and risks change.

A SIP is a contribution method. You instruct the fund platform or bank to invest a fixed amount at regular intervals—often monthly—and each instalment buys units at that day’s net asset value. When prices are lower, the same contribution buys more units; when prices are higher, it buys fewer. This spreads the entry points over time, but every instalment still purchases the fund’s sector-specific portfolio.

Therefore, a SIP can reduce the risk of investing your entire planned amount immediately at an unusually high price. It cannot remove business-cycle risk, regulatory risk, valuation risk, company-specific risk or the possibility that the chosen industry remains weak for years.

Why sectoral funds carry more risk

Concentration magnifies both gains and losses

SEBI Investor explains that a sector fund may generate high returns when its chosen sector performs well, but carries higher risk because it lacks diversification across industries. If several large holdings face the same demand shock, policy change, technology disruption or funding problem, their prices can fall together. A diversified portfolio may have other industries to offset part of that damage; a sectoral portfolio generally does not.

Sector cycles can last longer than your patience

AMFI notes that sector performance is cyclical and that timing matters. Industries move through periods of expansion, overinvestment, margin pressure, consolidation and recovery. A sector can look attractive because earnings are improving just as valuations become expensive, or appear cheap while its underlying problems are still worsening. There is no reliable calendar for identifying the exact bottom or top.

Fund-level diversification is not the same as portfolio diversification

A sectoral scheme may hold dozens of companies, yet those companies can still be exposed to the same industry drivers. Owning several banks is not the same as owning banks, consumer businesses, manufacturers and healthcare companies together. You must assess the sector fund alongside your other holdings, not in isolation.

Can a SIP make a sector fund safer?

Only in a limited sense. Regular contributions avoid making one large purchase on one date, which can help manage entry-point risk. They do not protect your principal, guarantee returns or prevent a prolonged sector drawdown. Continuing to invest during a decline may buy more units at lower prices, but the eventual outcome still depends on the sector recovering and the fund’s companies delivering acceptable results.

AMFI’s risk disclosure states that past performance does not guarantee future performance of any mutual-fund scheme. SEBI’s investor guidance likewise says investing involves potential risks and that there are no guaranteed returns. Treat a SIP as an implementation tool for an allocation decision—not as evidence that the allocation itself is suitable.

Sectoral fund versus diversified fund

Factor Sectoral mutual-fund SIP Diversified equity-fund SIP
Investment universe Primarily one mandated industry Multiple industries and companies
Main risk Sector concentration, cycle and timing risk Broad market risk, with less dependence on one industry
Best portfolio role Satellite allocation based on a specific, researched conviction Core long-term equity exposure for many investors
What a weak sector does Can affect most of the fund at the same time May be partly offset by stronger sectors
Manager flexibility Constrained by the sector mandate Can generally rotate among sectors within the scheme rules
Suitable evidence A clear thesis, valuation awareness and ability to tolerate underperformance A need for broader participation without making one-sector calls
Costs and taxes Check the scheme’s current expense ratio, plan type, exit load and tax treatment Check the same items; lower concentration does not automatically mean lower cost

The table describes structural differences, not a promise that one category will outperform the other. Recent returns are insufficient evidence for selecting either category.

When a sectoral SIP may be appropriate

You already have a diversified core

First identify the holdings that fund your major goals through broad equity, fixed-income, cash and other appropriate assets. A sector fund should add a deliberate tilt rather than replace the foundation of your plan. If the sector allocation is your only meaningful equity exposure, the portfolio is concentrated regardless of how many monthly instalments you make.

Your goal is distant and flexible

A long horizon gives a cyclical industry more time to recover, but it does not make recovery certain. Money required for a near-term or inflexible goal should not depend on a single sector’s market cycle. Match the investment’s volatility with the date and importance of the goal.

You can tolerate a large relative drawdown

Ask whether you could continue the SIP and follow your written plan if the sector trails a diversified benchmark for several years. If a substantial decline would force you to stop at the worst time, the exposure may be too large for your risk tolerance.

You can explain the sector thesis

A valid thesis identifies the industry’s earnings drivers, competitive structure, regulation, valuation risks and conditions that would invalidate the idea. “It has gone up recently” is a performance observation, not a thesis. You also need a review date and an exit or rebalancing rule before investing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When a diversified fund is usually the better choice

  • Your goal is short, uncertain or essential, and a large loss would disrupt it.
  • You have low or moderate tolerance for equity drawdowns.
  • You cannot explain why one industry should outperform or what would prove your view wrong.
  • Your existing portfolio already has substantial exposure to that sector through other funds, direct shares, employment or business income.
  • You are choosing from a recent-return ranking rather than examining the mandate, holdings, costs and risks.

AMFI characterizes sectoral funds as riskier because focusing on one sector limits diversification. It also notes that thematic funds are generally more diversified than sectoral funds, although a theme can still concentrate in related industries and should not be treated as a low-risk substitute.

How much of your portfolio should be in a sector fund?

There is no universally correct percentage established by the available SEBI and AMFI guidance. The appropriate amount depends on your goals, risk tolerance, investment horizon, existing exposures and confidence in the sector thesis. A practical principle is to treat the fund as a limited satellite position, not as the core of a household’s long-term plan.

Set a maximum allocation before starting. Include indirect exposure: sector funds, diversified funds with heavy sector weights, individual shares, employee stock, and income tied to the same industry all add to concentration. Write what you will do if the position grows beyond the limit—usually directing new money elsewhere or rebalancing—so a rising sector does not quietly become your whole portfolio.

Costs can materially reduce returns

Compare the scheme’s direct and regular plan expense ratios, transaction structure, exit load and applicable taxes using the current scheme documents. SEBI’s illustration shows the effect of fees: a 1.5% regular-plan expense ratio can reduce a 10% gross return to an 8.5% effective return before considering other costs or taxes. The example is an illustration, not a forecast of any sector fund’s result.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not select a cheaper scheme solely on price. A lower expense ratio cannot compensate for an unsuitable concentration, but unnecessary costs compound against you when returns are uncertain. Check whether an exit load applies to withdrawals made within the specified period and verify current tax rules for your investor status and holding period.

A due-diligence checklist before the first instalment

  1. Define the goal. Record the amount, target date and how much loss you could absorb without abandoning the plan.
  2. Map total exposure. Add the proposed fund to all existing mutual funds, shares, employer equity and sector-linked income.
  3. Read the mandate. Confirm the sector definition, permitted securities, concentration limits and whether the scheme is sectoral or thematic.
  4. Check the riskometer. Use the current risk level and scheme disclosures; do not infer risk from a recent return chart.
  5. Inspect the portfolio. Review company weights, top holdings, liquidity, market-cap mix and how much of the portfolio is concentrated in its largest positions.
  6. Compare costs and plan type. Note direct versus regular expenses, exit-load conditions and other charges in the latest documents.
  7. Test the thesis. Write the expected industry drivers, the main disconfirming evidence and the date on which you will review them.
  8. Set the SIP and guardrails. Choose an amount that remains affordable during a drawdown, define a maximum portfolio weight and document rebalancing or exit conditions.
  9. Review on a schedule. Evaluate the thesis, concentration and goal progress at a planned interval rather than reacting to daily price moves.

How to decide without chasing the next hot sector

Start with a comparison against a diversified alternative using the same monthly amount and time horizon. Ask whether the extra concentration is compensated by a clearly articulated opportunity that you understand better than the broad market. If the answer depends on a prediction about the next outperforming industry, recognize that no authoritative source identifies a guaranteed winner or a universally correct SIP start date.

Use recent returns as a prompt for investigation, not as a selection rule. Examine whether performance came from earnings growth, valuation expansion, a temporary policy effect or a narrow group of companies. A sector that has already rerated may deliver disappointing future returns even if its businesses remain sound.

Examples of sensible and unsuitable uses

Potentially sensible

An investor with diversified retirement holdings, a long horizon, emergency savings and high risk tolerance researches a sector, limits the position in writing, continues contributions through ordinary volatility and rebalances when the position exceeds the predetermined cap.

Free tools Windows power users keep installed

One-click scans. No signup required.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Potentially unsuitable

An investor saving for a house deposit in a few years replaces a diversified allocation with a fund that recently topped the return charts. A sector slump then coincides with the purchase date, leaving the investor to sell at an unfavourable price. The SIP’s regular schedule did not solve the mismatch between concentrated risk and the goal deadline.

Common mistakes to avoid

  • Assuming monthly investing makes a concentrated fund diversified.
  • Stopping contributions solely because the sector is temporarily out of favour, without checking whether the original thesis changed.
  • Continuing indefinitely after the thesis is broken because the SIP is automated.
  • Ignoring overlap with other funds and employment income.
  • Comparing only headline returns while overlooking expense ratios, exit loads, taxes and drawdowns.
  • Believing a thematic fund has the same risk profile as a broad diversified fund.
  • Using a sector fund for money that must be available on a fixed near-term date.

What the category’s size tells you—and what it does not

AMFI-Crisil Intelligence reported sectoral/thematic SIP assets under management of ₹109,027 crore in March 2025, compared with total SIP AUM of ₹1,321,161 crore in the same table. These figures show that investors use sectoral and thematic schemes at scale, but category size is not evidence of safety, suitability or future performance. Popularity cannot replace an assessment of your own portfolio and goals.

Bottom line for a first-time investor

If you do not yet have diversified core exposure, start there. If you do have that core, a sectoral SIP can be considered only as a deliberately sized satellite allocation backed by a researched thesis, a long and flexible horizon, the ability to withstand prolonged underperformance and a written rebalancing or exit rule. The SIP may smooth purchase timing; it does not remove the sector risk. Review the current scheme documents, riskometer, holdings, expenses, exit load and tax treatment before committing money.
