Should You Rebalance by Selling Funds or Redirecting New Investments?

There is no universally best rebalancing method. Redirecting new contributions to underweighted funds can reduce the need to sell in a taxable brokerage account, but it may take months or years to correct a large gap. Selling part of an overweight holding and buying the underweight one moves the portfolio closer to its target sooner, but a taxable sale can create a capital gain or loss and may incur trading costs.

The practical choice depends on four facts: how far your allocation has drifted, how much new money is arriving and when, whether the account is taxable or tax-advantaged, and the fees and tax consequences of each transaction. Rebalancing restores a chosen mix after market movements; it does not promise higher returns.

What rebalancing is—and what it is not

A target allocation is the mix of asset categories you selected for your plan, such as 60% stocks and 40% bonds. Market prices change those percentages even when you do nothing. If stocks rise faster than bonds, stocks become a larger share of the portfolio than intended; if they fall, the stock share can become smaller.

Rebalancing means bringing the portfolio back toward that target. The U.S. Securities and Exchange Commission describes three basic approaches: sell some overweight assets and use the proceeds to buy underweighted assets, invest additional money in underweighted assets, or change ongoing contributions so more money goes to underweighted categories. The SEC’s Investor Bulletin and Investor.gov’s asset-allocation guide both emphasize considering taxes and transaction fees before choosing a method.

Rebalancing is a risk-management discipline, not a performance guarantee. It can cause you to sell an asset that has recently risen and buy one that has lagged, but neither action assures a better future return.

Redirecting new investments versus selling funds

Decision factor Redirect new investments Sell overweight holdings
Speed Gradual; depends on the amount and timing of contributions. Can move the allocation toward target immediately after trades settle.
Tax effect in a taxable brokerage account May avoid realizing gains on existing holdings because they remain unsold. May realize a taxable capital gain or loss when shares are sold.
Ability to correct a large drift May be insufficient when incoming money is small relative to the portfolio. Can address a large gap directly, subject to the amount sold and purchased.
Costs to review Purchase commissions, fund transaction fees, bid-ask spreads, or other applicable charges. Sale and purchase costs, fund fees, spreads, and possible tax from the sale.
Most useful starting point When contributions are available and avoiding a sale is valuable. When the allocation needs prompt correction and taxes and costs are acceptable.

These are decision trade-offs, not a universal rule. The sources do not establish one drift percentage that requires selling. Your portfolio size, contribution schedule, account type, cost basis, and tax circumstances determine whether a gradual approach is practical.

How redirecting contributions works

Redirecting contributions changes where future money goes; it does not change the shares you already own.

Step 1: Confirm the target and current percentages

List each asset category in your investment policy and its target percentage. Then record the current market value of each category and divide it by the total portfolio value. Use the same categories on both sides—for example, a broad stock fund compared with a bond fund—so that the comparison is meaningful.

Step 2: Identify the underweighted categories

If a category is below its target, direct new purchases to that category rather than adding to categories already above target. A workplace plan may let you change the percentage of each paycheck; an IRA or brokerage account may require you to select a different fund for each scheduled deposit. Investor.gov specifically describes buying underweighted categories or altering continuous contributions until the portfolio is back in balance.

Step 3: Recheck after each meaningful contribution

Because markets move between deposits, the percentages will not change in a straight line. Review the allocation on a schedule you can follow—such as when you make a contribution or at a planned annual review—rather than reacting to every daily price change.

Why the method can be slow

Suppose a hypothetical $100,000 portfolio is 70% stocks and 30% bonds, while the target is 60% stocks and 40% bonds. A $1,000 contribution directed entirely to bonds changes the mix only modestly; the portfolio still contains the original stock overweight. If contributions are small compared with the portfolio, many deposits may be needed, and market movements can lengthen or shorten the process. There is no published time estimate or universal contribution threshold.

How selling overweight funds works

Step 1: Decide the amount needed

Calculate the dollar value of each category at the target percentage and compare it with the current value. The difference indicates how much would need to move, although taxes, fees, and cash-flow plans may justify doing less or combining a sale with new contributions.

Step 2: Choose specific lots and funds

In a taxable account, review the purchase date and cost basis of the shares you might sell. Selling shares for more than their purchase price generally creates a capital gain; selling below basis generally creates a loss. Your broker’s lot-selection choices can change which gain or loss is realized, so verify the selection before submitting the order.

Step 3: Sell and purchase the underweighted category

Place the sale and then invest the proceeds in the underweighted fund, or use a coordinated trade feature if your provider offers one. Check settlement timing, minimums, and any transaction charge. The SEC notes that sales can trigger capital gains or other taxes, so tax questions may warrant advice from a qualified tax professional.

Step 4: Document the new allocation

Save the trade confirmations, updated cost-basis records, and resulting percentages. This creates a clear starting point for the next review and helps prevent accidental over-trading.

Why account type changes the decision

Taxable brokerage accounts

In a taxable account, selling an appreciated investment generally realizes a capital gain, while selling at a loss realizes a capital loss. The taxable result depends on your basis, the shares sold, and applicable tax rules; not every sale produces a tax bill. Dividends and interest can also be taxable when received. Fidelity’s explanation of asset location describes these taxable-account effects and contrasts them with tax-deferred and tax-exempt accounts: Asset location and taxes.

Redirecting new money can leave appreciated shares untouched, which may defer realization. That is a potential tax advantage, not a guarantee of lower lifetime tax; future sales, distributions, and changes in tax law still matter. If you sell, compare the estimated gain or loss with the urgency of correcting the allocation and with any available cash contributions.

Tax-deferred and tax-exempt accounts

Retirement accounts have different tax treatment from taxable brokerage accounts. Trades inside a tax-advantaged account generally do not create the same immediate capital-gains reporting as a taxable sale, but withdrawals, contribution rules, and account-specific requirements still apply. Vanguard explains that rebalancing can create a tax burden in a taxable account while adding money to underweighted categories can reduce the need to sell: Managing accounts to lower taxes.

Do not assume that “tax-advantaged” means every account is interchangeable. Confirm the rules for your particular account and consider professional tax advice for a large or complex transaction.

Fees and trading frictions to check

A method that avoids tax can still have costs. Review commissions, fund transaction fees, bid-ask spreads, redemption fees, and any account-specific charges for both purchases and sales. A no-commission trade can still have a spread or fund expense; a fund with a transaction fee may make frequent small purchases inefficient.

Compare the total cost of the proposed action with the benefit of moving closer to target. If costs are fixed per trade, consolidating purchases may be more efficient than making many tiny orders. If your plan has automatic contributions with no transaction charge, redirection may be especially simple.

A decision framework you can apply

Use contributions first when all of these are true

  • Your portfolio is only modestly away from its target, or the expected contributions are large enough to close the gap in a reasonable period.
  • The account is taxable and selling would realize a significant appreciated gain.
  • Your contribution schedule is reliable and you can direct deposits precisely to the underweighted category.
  • Purchase costs are low enough that the redirected deposits do not create disproportionate fees.

Consider selling when one or more of these conditions apply

  • The allocation drift is large relative to the new money you expect to add.
  • You need the risk mix corrected promptly rather than waiting for future deposits.
  • The shares selected for sale have little gain, a loss, or a basis that makes the tax cost manageable.
  • The account is tax-advantaged and the trade does not create an immediate taxable gain under that account’s rules.
  • Transaction costs are low and the purchase of the underweighted asset can be completed efficiently.

Combine both methods when neither alone is ideal

You can direct upcoming contributions to the underweighted category and sell only enough of the overweight position to address the remaining gap. This reduces the size of the taxable sale while correcting more quickly than contributions alone. The right split depends on your basis, tax bracket, cash-flow timing, and desired urgency.

Worked scenarios

Scenario 1: Small drift, regular contributions

A retirement-plan investor is slightly overweight stocks and contributes every paycheck. Redirecting all new contributions to bonds may restore the target without selling. The investor should still monitor the percentages because market gains or losses can change the gap before contributions close it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Scenario 2: Large drift in a taxable account

An investor holds a much larger stock position than the target and makes only occasional deposits. Contributions alone may take an impractically long time to correct the mix. The investor can estimate the gain on specific lots, weigh the tax against the risk of remaining overweight, and consider a partial sale combined with redirected contributions.

Scenario 3: Drift inside a tax-advantaged account

An investor’s retirement account has no regular deposits for several months. Because there is little new money to redirect, a trade may be the only way to restore the selected allocation. The investor should confirm the account’s tax and transaction rules and retain trade records.

Common mistakes and how to avoid them

  • Waiting for a universal threshold. No source sets one percentage that dictates when to sell. Use your investment plan, risk tolerance, taxes, costs, and cash flow instead.
  • Assuming every sale is taxable. Tax depends on account type, basis, and whether the sale produces a gain or loss. Verify the actual lot and account before trading.
  • Ignoring contribution size. A small deposit cannot quickly offset a large portfolio imbalance. Compare incoming dollars with the dollar gap to target.
  • Overlooking fees on “free” purchases. Check spreads, fund charges, and plan rules, not only advertised commissions.
  • Changing the target while rebalancing. Decide whether your target allocation is still appropriate before moving money; otherwise you may trade without a stable objective.
  • Trading too frequently. Rebalancing is a planned maintenance action. Repeated trades can add costs and taxes without improving your intended allocation.

A practical checklist before you act

  1. Write down the target percentage for every asset category.
  2. Calculate current percentages using current market values.
  3. Measure the dollar gap for each underweighted and overweight category.
  4. List upcoming contributions and estimate how much they could change the mix.
  5. Identify the account type and, for taxable holdings, the basis and unrealized gain or loss of potential lots.
  6. Check commissions, spreads, fund transaction fees, minimums, and settlement details.
  7. Choose contribution redirection, a sale, or a combination based on speed, taxes, and costs.
  8. Record the trades or contribution changes and set a date to review the allocation again.
