Should You Pay Retirement Account Conversion Taxes From the Account or Other Savings?

For many taxpayers, paying a Roth-conversion tax bill from cash outside retirement accounts is the cleaner choice. It lets the full intended gross amount reach the Roth, preserving more money for tax-advantaged investing. Paying the bill by withholding part of the conversion reduces what enters the Roth and can turn the withheld amount into a taxable early distribution if you are under 59½ and no exception applies.

That is not a universal rule. Outside savings may be needed for an emergency fund, near-term spending or another tax obligation. The right choice depends on the taxable portion of the conversion, your age, account type, available cash, federal and state tax exposure, payment timing and investment horizon.

What you are deciding when you convert

A traditional-IRA-to-Roth-IRA conversion is generally included in gross income for the year of the conversion to the extent the amount would have been taxable if it had remained in the traditional IRA. The payment source does not make that income disappear. You either pay the resulting tax with money from another account or use part of the retirement money itself to fund the payment.

The conversion amount and the tax payment are separate decisions. You can convert a stated gross amount, then arrange withholding or estimated payments for the tax. If money is withheld from the retirement account, less of the gross amount reaches the Roth unless you replace the withheld amount with outside funds.

Paying from savings versus withholding from retirement assets

Consideration Pay tax from other savings Withhold or retain part of retirement funds
Amount credited to the Roth The intended gross conversion can reach the Roth. The withheld amount does not reach the Roth unless you replace it.
Liquidity Reduces cash available for emergencies and other goals. Preserves outside cash but reduces retirement assets.
Age-related risk No retirement distribution is needed to fund the tax. For someone under 59½, a taxable amount not converted may be subject to the 10% additional tax unless an exception applies.
Withholding accuracy You may need an estimated payment or higher payroll withholding. Default withholding may still be too low for your final liability.
Account mechanics Requires sufficient cash and payment instructions. Rules differ for IRAs and employer plans; plan documents and custodian procedures control.

Paying from savings preserves more money in the Roth as a mechanical matter. It does not guarantee a better investment result: returns, taxes, time horizon and future withdrawals determine the eventual outcome.

How much of the conversion is taxable?

Taxable portion and year of recognition

The taxable portion is generally the amount that would have been included in income if it had been distributed rather than converted. Income is generally recognized in the calendar year the conversion occurs. A conversion completed in December and one completed in January therefore fall into different tax years.

Basis matters

Any after-tax basis in traditional IRAs can affect how much of a conversion is taxable. Form 8606 is used to report the conversion and calculate the amount included in income. Gather prior Forms 8606 and other basis records before choosing a conversion amount; an incorrect basis figure can overstate or understate the tax.

Federal and state liabilities are separate questions

The federal rules described here do not establish your state tax result. Some states follow federal income calculations, while others provide different deductions, exclusions or rates. Include both liabilities in your cash-flow plan and check the current rules for the tax year involved.

When paying from other savings is usually stronger

You want the full gross conversion invested

Suppose you intend to convert $80,000 and estimate $20,000 of additional federal and state tax. Paying the $20,000 from a bank or brokerage account allows the entire $80,000 to enter the Roth. Withholding $20,000 from the conversion would send only $60,000 to the Roth unless you add replacement funds.

You are younger than 59½

Using cash outside the retirement account avoids creating a separate distribution that might be subject to the 10% additional tax. The additional tax is not automatically imposed on every properly completed conversion; the concern is the portion taken out and not converted, together with your age and any applicable exception.

You have a durable cash reserve

Outside payment is more defensible when the tax can be paid without draining your emergency fund, planned near-term expenses or debt-paydown reserve. Do not treat retirement money as the only protected asset if losing cash would force you to borrow at a high rate or sell investments at an unfavorable time.

Your investment horizon is long

Keeping more in the Roth may preserve tax-advantaged investment exposure for years. That benefit is uncertain, however; it depends on returns and future tax assumptions rather than on the payment method alone.

When withholding from the retirement account may be reasonable

Cash needs are pressing

If paying the tax externally would leave you unable to meet essential bills or maintain a prudent reserve, retaining cash can outweigh the benefit of a larger Roth balance. In that case, reduce the conversion to an amount you can fund safely rather than assuming a large conversion is mandatory.

The conversion is small or you are near the end of the investment horizon

A smaller conversion or a shorter time until withdrawals can reduce the practical value of keeping every dollar invested in the Roth. You still need to account for withholding rules and possible additional tax.

You understand the distribution consequences

Any amount paid to you rather than converted is a distribution. For a taxpayer under 59½, the taxable part of that distribution may incur the 10% additional tax unless an exception applies. The amount may also increase ordinary income for the year. Ask the custodian exactly how the transaction will be coded before authorizing it.

Withholding rules depend on the account and payment route

Employer-plan distributions paid to you

For an eligible employer-plan distribution paid to the participant, mandatory federal withholding is generally 20%. To roll over the full gross amount, you must supply the withheld 20% from other funds within the applicable rollover deadline. Otherwise, the withheld amount is not rolled over and can be treated as a distribution, with possible income and additional-tax consequences.

IRA distributions paid to you

An IRA distribution paid to the account holder generally has a 10% federal withholding default. You can usually elect out or choose another amount. A default election is only a prepayment; it does not establish that your final tax will be fully covered.

Direct trustee-to-trustee transfers

A direct transfer between trustees avoids the described participant-payment withholding. This is often the simplest way to move the gross amount when the custodian and receiving account support the transaction. Confirm whether the transaction is a direct conversion or rollover and follow both institutions’ instructions.

How the 10% additional tax fits into the decision

The 10% additional tax generally applies to certain early distributions before age 59½. IRS guidance applies it to the portion included in income, subject to exceptions. A properly completed conversion is not itself automatically a 10% penalty event. The risk arises when retirement money is distributed to pay taxes or otherwise retained instead of being converted.

In the hypothetical $80,000 conversion above, withholding $20,000 would leave $60,000 in the Roth and $20,000 distributed. If the $20,000 is taxable and you are under 59½, the additional tax could be as much as $2,000 before considering exceptions or other tax effects. This is an illustration, not a calculation of any individual’s liability.

Withholding is not the same as your final tax bill

Withholding is a credit against tax, not a guarantee that the account’s default percentage matches your marginal rate. A conversion can push income into a higher bracket, affect credits or deductions, and create state tax. The Internal Revenue Service states in Publication 17 (2025), “If you must include any amount in your gross income, you may have to increase your withholding or make estimated tax payments.”

Use a projection for the entire tax year. If payroll withholding and other credits will not cover the expected liability, increase withholding or make estimated payments on the schedule that applies to you. Waiting until filing season can produce an underpayment issue even when the return is otherwise accurate.

A practical decision process

  1. Identify the account and transaction route. Determine whether the money is in a traditional IRA, an employer plan or another arrangement, and whether the custodian will make a direct transfer or pay you first.
  2. Calculate the taxable conversion. Review basis records and use Form 8606 instructions for the conversion year. Separate the amount expected to be taxable from any after-tax basis.
  3. Project total federal and state tax. Include other income, deductions, credits and any effect on your marginal bracket. Do not rely solely on a custodian’s default withholding percentage.
  4. Protect liquidity first. Set aside emergency reserves, known expenses and any debt payments due before deciding how much cash can be used for tax.
  5. Choose the gross conversion and funding source. If outside cash is available, specify that the full gross amount is to be converted and pay the projected tax separately. If not, reduce the conversion or document the amount to be withheld.
  6. Confirm withholding in writing. Ask the custodian what amount will be withheld, whether it is federal or state withholding, and how the transaction will appear on Form 1099-R or other reporting.
  7. Make additional payments on time. Adjust payroll withholding or submit estimated payments if the projection shows a shortfall.
  8. File the conversion correctly. Report the transaction for the year it occurred and complete Form 8606 when required. Keep the confirmation, basis records and payment receipts.

Common mistakes and how to correct them

Assuming a 10% or 20% default is the final answer

Defaults are administrative percentages, not individualized tax calculations. Re-run the projection after the conversion amount is known and make an additional payment if needed.

Forgetting that employer-plan withholding reduces the rollover

If 20% is withheld from a participant-paid employer-plan distribution, the gross amount is not fully rolled over unless you replace the withheld money with outside funds. Ask for a direct rollover when appropriate.

Using emergency cash without a replacement plan

A larger Roth balance does not compensate for being unable to pay rent, medical costs or other near-term obligations. Keep the reserve intact or choose a smaller conversion.

Treating every conversion as penalty-free

The conversion itself is generally an income event, but an amount distributed and not converted can have separate early-distribution consequences before age 59½. Check whether an exception applies rather than assuming one does.

Missing the conversion year

The income is generally reported for the year the conversion occurs. Record the transaction date and use the forms and instructions for that tax year, not a prior year’s version.

Questions to ask your custodian or tax professional

  • Will this be processed as a direct trustee-to-trustee conversion or as a payment to me?
  • What federal and state withholding choices are available?
  • How will any amount not converted be reported?
  • Which forms will I receive, and when?
  • Does the plan permit the desired rollover or conversion, and are there processing deadlines?
  • How should my existing after-tax basis be reflected on Form 8606?

Bottom line

Use other savings to pay Roth-conversion taxes when you can do so without weakening your cash reserve and your goal is to place the full gross amount in the Roth. Consider withholding or reducing the conversion when preserving liquidity is more important, but account for the smaller Roth contribution, the possibility of a 10% additional tax on an early taxable distribution, and the need to make sufficient federal and state payments. The decision should follow a projection based on your age, basis, account type, tax year and cash needs—not a blanket rule.
