There is no universal winner. Keep a suitable, accessible reserve for emergencies and known near-term expenses first. Then compare the mortgage interest you would avoid by paying extra principal with the savings account’s return after tax. Before sending money to the lender, check the loan contract for any prepayment charge and confirm that extra payments are applied to principal.
The right choice depends on your actual mortgage rate, savings yield, tax position, income stability, upcoming spending and need for liquidity. “High rates” by itself does not settle the decision; you need current, dated figures for your own accounts.

The decision in one sentence
Use cash for urgent obligations and an emergency reserve, then direct additional money toward whichever option offers the better combination of after-tax return and financial flexibility. Mortgage principal becomes home equity and reduces future interest. Savings remain immediately available if your car breaks down, you have a medical bill or your income stops.

The Consumer Financial Protection Bureau (CFPB) defines emergency savings as money for unplanned expenses such as repairs, medical bills and loss of income. It says the amount needed depends on your circumstances and that the money should be safe and accessible. There is no CFPB finding that one universal dollar amount or a fixed number of months fits every household.

Money sent to principal is not the same as money in a deposit account. Getting home equity back normally requires a separate borrowing transaction or a sale, both of which can take time and may not be available during a financial shock. If your job is unstable, you expect a move, have health-related costs, own an older vehicle or have other foreseeable bills, liquidity may be worth more than a slightly higher mathematical return.
The CFPB puts the purpose plainly: “By putting money aside—even a small amount—for these unplanned expenses, you’re able to recover quicker and get back on track towards reaching your larger savings goals.” See its emergency-fund guide for the factors to consider.
Separate emergencies from planned spending
Keep money for insurance deductibles, tuition, a home repair already on the horizon, a tax bill or an expected move in a separate accessible account. Using that money to prepay a mortgage can force you to borrow later at a higher rate. The reserve and planned-expense amount should reflect your household’s income pattern, dependents, insurance coverage and access to other resources—not a generic rule.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problems2. Compare the mortgage cost with the savings return after tax
An extra principal payment produces a return by avoiding future mortgage interest. A savings account produces interest that is generally taxable income. Compare the two on the same time period and after applicable tax, rather than comparing a mortgage rate with a headline savings APY.
A simple planning calculation is:
after-tax savings yield = advertised APY × (1 − your marginal tax rate)

This is an estimate, not a lender payoff quote. Savings rates can change, interest compounds on the account’s balance, and mortgage interest accrues according to the loan’s amortization and payment schedule. State and local taxes, account fees and minimum-balance requirements can reduce the savings result further.
Illustration: a higher-rate mortgage
Assume, purely for illustration and not as a current market quote, that you have $10,000 available, a fixed mortgage rate of 6.50%, a savings APY of 5.00%, and a 24% marginal tax rate. The savings yield after federal tax would be approximately 3.80% before state tax or fees. A principal payment avoids interest at roughly the mortgage rate on the balance retired, although the exact dollar result depends on timing and amortization. On those assumptions, the mortgage has the stronger expected rate advantage, provided your emergency reserve remains intact and the loan permits the payment.

Illustration: a low-rate mortgage
Assume instead a 3.25% fixed mortgage, a 4.50% savings APY and the same 24% marginal tax rate. The after-tax savings yield would be about 3.42% before state tax and fees. The numerical gap is small and could disappear if the account rate falls or fees apply. Keeping the cash may be preferable because it preserves access, even if the mortgage payment has a lower nominal rate.
These examples do not predict current U.S. rates. Replace every assumption with the rate, APY, tax treatment and account terms that apply to you on the date you decide.
3. Understand what an extra mortgage payment changes
On a typical fixed-rate mortgage, the scheduled principal-and-interest payment is generally level while the mix changes: early payments contain more interest, and later payments contain more principal. The CFPB explains that “Over time, as you pay down the principal, you owe less interest each month, because your loan balance is lower.” Read its explanation of how mortgage paydown works.

An extra payment reduces the balance on which future interest is calculated. It can shorten the payoff period or reduce the interest paid over the remaining term, depending on how the servicer applies it and whether you later adjust payments. It does not automatically lower your required monthly payment. A lower required payment may require a formal recast, and availability and fees are loan-specific; do not assume a recast is offered.
Liquidity is the trade-off
Savings can usually be transferred or withdrawn under the account’s rules. Home equity is less liquid. A cash-out refinance, home-equity loan or sale is a new transaction with its own underwriting, costs, timing and interest rate. Treat a mortgage prepayment as money you may not be able to access quickly.
4. Check the mortgage contract before paying extra
Early-payoff rules are contract-specific. The CFPB states: “Whether you can be charged a penalty for paying off your mortgage early depends on what type of mortgage you have and the specific terms of your mortgage loan.” Review the promissory note, riders and any addenda, then ask the servicer whether a charge applies to partial prepayments, a full payoff or a refinance. The CFPB’s guidance is available at Can I be charged a penalty for paying off my mortgage early?
Ask the servicer exactly how to designate an extra amount as “principal only.” Confirm the result on your next statement. A payment accidentally treated as an advance installment may not reduce principal as you intended.
5. Evaluate the savings account, not just its advertised yield
Verify the current APY directly with the institution on the day you act. Check whether the rate is variable, how often it can change, and whether a promotional period ends. Also check:

- Monthly maintenance, transfer or excess-withdrawal fees.
- Minimum opening or ongoing balances.
- How quickly you can move money to your checking account or pay a bill.
- Any withdrawal, transfer or account-closure conditions.
- Whether the institution is covered by federal deposit insurance.
The CFPB says deposits at an FDIC-insured bank are protected up to $250,000 per individual account holder if the bank fails; NCUA-insured credit-union accounts have the same $250,000 protection. Coverage depends on the institution and ownership category, so confirm participation and limits at the CFPB’s bank and credit-union account guidance. Insurance protects eligible deposits against an institution failure; it does not guarantee a particular APY or prevent a rate from changing.
Mortgage prepayment versus savings: a practical comparison
| Question | Extra mortgage principal | Cash in savings |
|---|---|---|
| Return mechanism | Interest avoided on the balance retired; the mortgage rate is the starting comparison. | Interest paid by the account, reduced by taxes and fees. |
| Access | Home equity; access generally requires another transaction or a sale. | Accessible subject to transfer and withdrawal rules. |
| Rate certainty | A fixed mortgage rate is predictable; adjustable loans can change under their terms. | Most savings APYs are variable unless the account contract says otherwise. |
| Contract checks | Prepayment restrictions, possible penalties and principal-application instructions. | Insurance, fees, minimums, transfer speed and rate conditions. |
| Tax treatment | Interest avoided is not a taxable payment; reducing interest may also reduce a potential deduction. | Interest is generally taxable; your actual after-tax yield depends on your tax situation. |
| Best fit | Money not needed soon, a mortgage rate clearly above the after-tax savings yield, and no costly restriction. | Emergency reserves, planned expenses, uncertain income or a savings yield that compares favorably after tax. |
How U.S. mortgage-interest tax rules affect the comparison
Do not subtract a presumed tax benefit from your mortgage rate without checking whether you qualify. IRS Publication 936 (2025), Home Mortgage Interest Deduction, says home mortgage interest generally cannot be deducted unless you itemize on Schedule A, and the debt and home must satisfy applicable conditions and limits.
For many loans, the publication describes a $750,000 limit ($375,000 for married taxpayers filing separately), with higher limits for qualifying indebtedness incurred before December 16, 2017. The applicable debt definition, acquisition date, filing status and tax year matter. Paying extra principal can reduce future interest—and therefore the amount potentially deductible—so a deduction is not an automatic reason to keep a mortgage. The deduction is not a dollar-for-dollar tax credit.
Publication 936 is for preparing 2025 returns and may be superseded by later legislation or guidance. Verify the rules for the relevant tax year and consult a qualified tax professional for an individual calculation.
A step-by-step decision process
- List the facts. Record the mortgage balance, fixed or adjustable rate, remaining term, required payment, any prepayment language and the savings account’s current APY, fees and access rules.
- Reserve cash. Set aside money for unplanned shocks and known near-term bills in an insured, accessible account. Size it to your circumstances rather than applying an unsupported universal target.
- Calculate the after-tax savings yield. Include federal, state and local tax where relevant, plus recurring fees and any minimum-balance penalty.
- Estimate the mortgage benefit. Use the interest rate on the principal you would retire, then ask the lender or use its amortization information for a more precise interest-savings estimate.
- Read the contract. Check the note and addenda for a prepayment charge, permitted amounts and any required payment instructions. Get the servicer’s answer in writing when possible.
- Decide how much flexibility you need. If a job change, repair, medical expense or major purchase is plausible, assign a higher value to liquidity even when paydown has a modest rate advantage.
- Choose a repeatable allocation. You can split surplus cash—maintaining the reserve while making scheduled principal payments—and revisit the decision when the savings rate, mortgage terms, taxes or household risk changes.
- Verify execution. After an extra payment, review the statement to ensure the intended amount reduced principal and that no unexpected fee was charged.
Common mistakes and how to avoid them
Comparing a gross APY with the mortgage rate
A 5% savings APY is not a 5% return after tax. Use the account’s actual terms and your tax bracket before declaring a winner.

Emptying savings to become debt-free
A paid-down mortgage does not pay an urgent bill. Keep the reserve required by your circumstances before making an irreversible liquidity trade.
Assuming every mortgage has the same payoff rules
Penalty provisions and principal-application procedures vary. The written contract controls.
Assuming mortgage interest is always deductible
Itemizing, debt limits, qualifying use of the home and the relevant tax year all matter under IRS rules.

Ignoring changing rates
Savings APYs can fall, and adjustable mortgage rates can reset. Recalculate when either rate changes instead of treating a one-day spread as permanent.
What other households’ behavior can—and cannot—tell you
A 2022 CFPB report found that 44% of consumers with no emergency savings identified paying off debt as an important reason for saving, compared with 26% of consumers who had at least a month of income saved for emergencies. This is a descriptive association, not proof that any individual should choose mortgage repayment over cash or vice versa. The report is available as a PDF from the CFPB.
Bottom line
Keep enough safe, accessible cash to handle the emergencies and near-term expenses your household could realistically face. With that reserve protected, pay extra principal when the mortgage interest you avoid clearly exceeds the savings account’s after-tax, after-fee yield and the loan permits it. Keep more cash when liquidity is valuable, the rate difference is small, your income is uncertain, or the account’s after-tax yield is competitive. Recheck the calculation whenever rates, taxes, loan terms or your plans change.
