Should You Make Extra Mortgage Payments or Keep the Cash in Savings?

Neither choice is universally better. Keep enough accessible cash for emergencies and known near-term bills first. Then compare the mortgage interest you would avoid with the savings return you would actually keep after tax, while checking your loan’s prepayment rules and your account’s access terms.

If your after-tax savings yield is reliably higher than the mortgage’s effective marginal cost and your cash reserve is adequate, retaining the money can make sense. If the mortgage costs more and your reserve is already strong, paying principal can reduce interest and, under the loan terms, shorten repayment. Splitting the money is also a valid way to balance liquidity and debt reduction.

Start with the decision in the right order

Treat this as a personal comparison, not a rule that applies to every homeowner. The sequence matters: protect liquidity, remove more expensive debt if applicable, verify the mortgage contract, and only then compare expected returns.

Option Potential financial result Liquidity and risks Usually fits when
Pay extra principal Avoids future mortgage interest according to the loan’s amortization and rate terms. Money becomes home equity and is harder to access; contract rules or fees may apply. Your reserve is adequate and the mortgage’s effective cost exceeds your after-tax savings yield.
Keep the money in savings Earns the account’s APY, which can change and is generally taxable as interest. Cash is available for shocks and planned spending; the return is not guaranteed if the rate is variable. You need flexibility, have an unstable income or major expenses ahead, or the after-tax yield beats the mortgage cost.
Split the surplus Captures some interest savings while retaining part of the cash return and reserve. Neither objective is maximized, but the household avoids an all-or-nothing bet. The rate comparison is close or your priorities place a high value on both resilience and faster payoff.

Protect a usable cash reserve before paying principal

Mortgage principal is not an emergency fund. You may have substantial equity and still be unable to pay a medical bill, insurance deductible, repair, tax bill or rent-equivalent expense without borrowing or selling an asset. A deposit account can normally be accessed without asking a lender to approve a new loan.

Identify obligations that are not emergencies yet

List expenses likely within your planning horizon: property taxes and insurance, tuition, a vehicle replacement, major maintenance, an upcoming move, a known medical procedure or a period when your income may fall. Money for these items is not surplus simply because the invoice has not arrived. Keep it available when it will be needed.

Use liquidity evidence correctly

The Federal Deposit Insurance Corporation reported that 63% of adults in 2023 said they could cover a hypothetical $400 expense with cash or cash equivalents (FDIC Economic Inclusion Strategic Plan). That statistic describes the ability to handle that particular hypothetical expense; it does not establish a recommended emergency-fund size or prove that saving beats mortgage payments.

FDIC explains that access to savings and other liquid resources helps households handle regular expenses and shocks such as a sudden medical bill, car repair or unemployment. For an emergency reserve, an insured deposit account is generally more appropriate than an investment that can lose value when you need it.

Check deposit-insurance limits

FDIC insurance is automatic for eligible deposits at an insured bank. Standard coverage is at least $250,000 per depositor, per insured bank, per ownership category, under current FDIC guidance (FDIC Deposit Insurance). The protection applies to covered deposit accounts, not investments generally. If your balance exceeds a coverage limit, confirm how ownership categories and multiple banks affect the insured amount before treating the entire balance as equally protected.

Compare the mortgage cost with the savings return

What an extra payment earns

An additional principal payment reduces the balance on which future mortgage interest is calculated. The dollar benefit depends on the contract interest rate, whether the rate is fixed or adjustable, the remaining term, the timing and size of the payment, and how long you expect to keep the loan or property. It is an interest saving under your loan’s terms, not a separate investment account with a quoted yield.

Ask the servicer to show how a principal-only payment changes the amortization schedule. Some loans reduce the payoff date when the scheduled payment stays the same; others may allow a payment recast only after a qualifying lump sum and a formal request. Do not assume that a lower balance automatically lowers your required monthly payment.

What savings earns

Use the actual annual percentage yield (APY) available to you, not a headline rate from an account you cannot open or a short promotional period. Confirm whether the rate is variable, how often it can change, any minimum balance, withdrawal limits, transfer delays, monthly fees and conditions for receiving the advertised yield.

The FDIC’s national average savings rate was 0.39% in its March 2026 table (FDIC National Rates and Rate Caps – March 2026). The table uses the $2,500 product tier and is a dated national average, not a live quote or recommendation for your account. Compare your own APY and its terms.

Make an after-tax comparison

Compare the mortgage’s marginal interest cost with the savings yield after the taxes that apply to you over the same period. A simple framework is:

  • Net savings return: account APY minus the marginal tax effect on interest (and any account fees).
  • Mortgage benefit: interest that the extra principal would avoid under the loan’s schedule, adjusted for any applicable tax effect and prepayment cost.
  • Time horizon: use the period you expect to keep the cash, loan or property; a variable savings rate can change during that period.

For a rough screen, if your savings APY is 4.00% and your marginal tax effect on that interest is 25%, the after-tax yield is approximately 3.00% before fees. That illustration is a calculation method, not a quote or a prediction. Your mortgage comparison must use your own rate, balance, payment timing and tax situation.

Do not assume mortgage interest is deductible

Federal rules do not make every dollar of mortgage interest deductible. IRS Publication 530 explains that qualified mortgage-interest deductions generally require itemizing and are subject to eligibility rules and limits (IRS Publication 530, Tax Information for Homeowners). IRS Topic 505 provides additional context on qualified mortgage interest and itemized deductions (IRS Topic No. 505, Interest Expense).

Paying down principal is not itself a deductible homeowner expense. If you take the standard deduction, lack qualifying debt or are constrained by applicable limits, the deduction may provide little or no marginal benefit. Calculate the tax effect using the rules for the relevant tax year rather than assigning a tax saving to every interest dollar. A tax professional can help when your filing status, loan use or property situation is complex.

Read the note and confirm prepayment procedures

Prepayment terms vary by mortgage. The Consumer Financial Protection Bureau says penalties typically apply when a borrower pays off the loan in full within a specified period and notes that they do not normally apply to small extra-principal payments, while advising borrowers to double-check with the lender (CFPB: What is a prepayment penalty?).

  1. Read the promissory note, mortgage or deed of trust, closing disclosure and any later modification for a prepayment-penalty clause.
  2. Ask the servicer whether the clause covers partial payments, a large lump sum, a refinance or a full payoff, and identify any date, percentage or dollar thresholds.
  3. Confirm the exact submission method for a principal-only payment. Online portals may require a separate “principal” choice, a written instruction or a second transaction.
  4. Verify that the payment will not merely advance your next due date or sit in an unapplied-funds account.
  5. Request written confirmation of the new principal balance and, if relevant, an updated amortization schedule.

Keep the payment confirmation and review the next statement. If the servicer applies the money incorrectly, contact its payment research or error-resolution department promptly and follow the escalation process in your mortgage documents.

Use a repeatable comparison worksheet

  1. Set the minimum cash balance. Add emergency needs, predictable bills, insurance deductibles, taxes, repairs and income-disruption risk. Exclude that amount from the paydown decision.
  2. List other debts. A credit card or other balance with a higher effective rate may deserve priority over either a mortgage payment or additional savings.
  3. Record mortgage facts. Capture the current balance, note rate, fixed or adjustable status, remaining term, required payment, expected time in the home, and all prepayment conditions.
  4. Record savings facts. Capture APY, whether it can change, tax treatment, fees, transfer time, withdrawal rules and the bank’s insurance status.
  5. Estimate tax effects. Determine whether you itemize and whether any interest is qualified and within applicable limits. Estimate tax on savings interest.
  6. Compare over one consistent horizon. Use the same months or years for avoided mortgage interest and after-tax savings earnings. If the savings rate is variable, test a lower-rate scenario rather than relying only on today’s APY.
  7. Apply household priorities. Consider job stability, upcoming commitments, retirement contributions, risk tolerance and the psychological value of being debt-free.
  8. Choose a payment process and review date. If you pay extra, specify principal-only treatment. If you save, schedule a review when the APY, tax year, income or mortgage rate changes.

When each strategy is more defensible

Pay extra when the reserve is strong and the mortgage cost is higher

Extra principal is more compelling when you can meet foreseeable obligations without the money, the mortgage’s effective marginal cost exceeds the after-tax savings yield, and the servicer confirms that payments go directly to principal without a prohibitive charge. A fixed-rate loan gives you a clearer avoided-interest estimate; an adjustable-rate loan requires scenarios because the future mortgage cost can move.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Keep cash when access has a high practical value

Retaining savings is more defensible when income is uncertain, a large expense is approaching, your reserve is thin, or the account’s after-tax yield is reliably above the mortgage’s effective cost. The option also avoids having to borrow against the home or sell another asset during an unfavorable market. A high savings rate that can be cut at any time is not the same as a guaranteed long-term return, so include a rate-drop scenario.

Split the money when the comparison is close

A blended approach can place the minimum reserve and planned-expense funds in savings, direct a defined portion to principal, and automate future contributions to both goals. This can reduce interest while preserving a cash buffer, especially when the household values flexibility but also wants measurable progress toward a paid-off home.

Common mistakes to avoid

  • Using a national average as your account rate: the FDIC’s 0.39% figure is a March 2026 benchmark, not your offer.
  • Comparing a pretax APY with a mortgage rate: savings interest may be taxable, so compare after-tax figures.
  • Counting on a deduction you do not receive: itemizing, qualification and limits determine the mortgage-interest tax result.
  • Sending an unlabelled lump sum: the servicer may apply it differently than you intend; obtain confirmation.
  • Draining the reserve for a guaranteed-looking return: home equity is valuable but less immediately spendable than insured cash.
  • Ignoring rate changes: revisit the comparison when a savings APY or adjustable mortgage rate changes.

Set a review trigger instead of making a one-time guess

Recalculate after a mortgage-rate reset, a material APY change, a tax-law or filing-status change, a job change, a major repair, a new child, a move decision or a large change in your cash balance. Keep the assumptions with your worksheet so you can see which fact changed and why the decision changed. The appropriate choice is the one that fits the current numbers, contract and need for access—not a permanent verdict for every future year.
