Should You Change Your 401(k) Allocation When Inflation Rises?

Usually, no. A higher inflation reading by itself is not a reliable reason to overhaul your 401(k). Keep an allocation that fits your time horizon, risk tolerance, financial situation, retirement goals and expected withdrawals, then rebalance when market movements have pushed it away from that intended mix. Consider TIPS or another inflation-sensitive option only if it has a clear role in a diversified plan and your employer’s menu offers a suitable, reasonably priced choice.

Inflation still matters: it can reduce the purchasing power of cash, change the real value of bond returns and alter the spending you will need in retirement. The useful response is to test whether your overall plan can meet inflation-sensitive expenses, not to trade on the latest headline.

Why inflation alone is a poor allocation signal

Asset allocation is a strategic decision, not a forecast of next quarter’s inflation. The U.S. Securities and Exchange Commission’s asset-allocation guide says allocation changes generally follow changes in your time horizon, risk tolerance, financial situation or goals. It describes rebalancing as restoring your chosen mix after market movements—not replacing that mix because one asset class recently performed better.

The SEC also says, “The most common reason for changing your asset allocation is a change in your time horizon.” For a 35-year-old who expects to contribute for decades, a temporary inflation surge does not automatically alter the capacity to hold equities. For someone starting withdrawals soon, the same inflation surge may make cash-flow planning and near-term liquidity more important. The inflation number is relevant, but it is only one input.

Fidelity portfolio manager Naveen Malwal made the same practical point in 2025: “So you don’t have to drastically change your allocations if they are already diversified.” That statement is educational commentary, not a personalized recommendation, and Fidelity’s material may reflect its own research and products.

Inflation’s different effects by asset class

Holding Potential inflation effect What to check in your 401(k)
Cash and cash equivalents Balances can lose purchasing power when prices rise faster than the account’s return. Whether your cash reserve is sized for near-term spending rather than used as a long-term growth portfolio.
Stocks Businesses may eventually raise prices and earnings, giving stocks a potential long-run growth role, but share prices can fall sharply during inflation, rate or recession shocks. Whether your equity percentage matches your ability and willingness to tolerate losses.
Traditional bonds Bonds can reduce portfolio volatility and provide scheduled interest, yet inflation erodes the real value of those payments and rising rates can push existing bond prices down. Credit quality, duration, interest-rate sensitivity and the fund’s expense ratio.
TIPS or other inflation-protected funds These can provide targeted inflation-related exposure; their prices can still fall when real yields or interest rates move. Availability, duration, fees and whether the holding complements rather than replaces broad diversification.

Fidelity’s retirement-inflation guidance lists U.S. stocks, international stocks, commodities and TIPS as possible exposures when inflation is a concern while emphasizing that diversified portfolios have historically remained largely in traditional stocks and bonds. The point is not that every account needs each exposure; it is that no single holding is a complete inflation solution.

A decision framework for your own account

Use the following sequence before changing a contribution or investment election. It keeps the decision tied to your plan rather than to a headline.

1. Measure your time horizon

Count the years until you expect to begin withdrawals, then separate money needed in the first few years from money intended for later decades. More years generally provide greater capacity to tolerate equity volatility. A short horizon increases sequence-of-returns risk: a large decline shortly before or after withdrawals can force you to sell depressed assets. That may justify checking your near-term reserve and bond exposure, but it does not dictate one universal stock percentage.

2. Separate risk capacity from risk tolerance

  • Risk capacity is the financial ability to absorb a loss without abandoning essential goals. Stable income, an emergency reserve and a long horizon can increase capacity.
  • Risk tolerance is your willingness to remain invested through a loss. If an inflation-driven market decline would make you sell in panic, your chosen allocation may be too aggressive even if the spreadsheet says you can afford it.

Choose a mix you can hold through both high and low inflation. Changing from stocks to bonds only after prices have fallen can lock in losses and create a second timing decision about when to buy back.

3. Map spending and inflation-sensitive income

List expenses that are likely to rise with prices—food, energy, health care, rent and other essentials—and compare them with income that may adjust, such as Social Security, a pension, an annuity or wages. Add cash reserves and planned 401(k) withdrawals. A household with substantial inflation-adjusted income may need a different portfolio response from one that depends almost entirely on fixed withdrawals. This exercise identifies the amount of purchasing-power risk your investment account must cover.

4. Check the current mix and drift

Compare your actual percentages with the target you selected. A stock rally may have increased your equity weight; a market decline may have reduced it. If the difference exceeds the tolerance stated in your plan, rebalance back toward the target using the plan’s available transactions or future contributions. Rebalancing is a discipline for maintaining risk, not a bet that inflation will fall.

5. Review the plan menu and fees

A 401(k) limits you to the investments selected by the employer and plan fiduciaries. Inspect the menu for broad U.S. and international stock funds, high-quality bond funds, stable-value options, TIPS or inflation-protected funds and target-date funds. Compare each option’s expense ratio, diversification, duration and role. The Internal Revenue Service explains that participant-directed plans must offer at least three diversified investment options with materially different risk-and-return characteristics, but that minimum does not guarantee a TIPS fund or any particular asset class.

6. Make the smallest change that solves the problem

If the issue is drift, rebalance. If the issue is an allocation that no longer matches your horizon or tolerance, revise the target deliberately and document why. If the issue is a specific inflation-sensitive liability, a modest TIPS or other diversifier may be more proportionate than moving the entire account. Coordinate changes with your contributions and with investments held outside the 401(k), since the relevant allocation is your household portfolio, not one account in isolation.

When TIPS can make sense—and what they cannot do

TIPS are inflation-indexed U.S. government securities. A TIPS fund can perform well as inflation rises, as Fidelity notes, and can add a targeted inflation-related exposure to a retirement portfolio. Vanguard’s target-retirement prospectus also identifies inflation-indexed U.S. government securities, including TIPS, as inflation-protected bond exposure.

That protection is not the same as a guaranteed account balance. A fund’s share price can decline when real yields or broader interest rates rise. Duration matters: a longer-duration fund is generally more sensitive to rate changes than a shorter-duration fund. Fees reduce returns, and a narrow TIPS fund may not diversify every risk affecting your retirement spending.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Questions to answer before selecting a TIPS fund

  • Does your plan offer a dedicated TIPS or inflation-protected fund, and what is its expense ratio?
  • What is the fund’s duration and credit exposure?
  • How much inflation-sensitive exposure do you already have through other accounts, a pension, Social Security or an annuity?
  • Will the holding support a specific spending need, or are you adding it solely because recent inflation was high?
  • What asset will you reduce, and will that change leave your overall stock, bond and cash risks consistent with your target?

Fidelity’s guidance also mentions commodities as a possible inflation exposure. Commodities can behave differently from stocks and bonds, but they can be volatile and may not match the timing or size of your expenses. Treat any such holding as a defined diversifier, not as a replacement for a complete retirement allocation.

Is a target-date fund enough inflation protection?

A target-date fund automatically changes its mix as the stated retirement year approaches. The Department of Labor’s target-date guidance says these funds generally shift toward more conservative bonds and cash near the target date. That automation can prevent an account from staying too aggressive as withdrawals approach, but it is not a promise of a particular inflation outcome.

Funds with the same target year can have materially different glide paths, holdings and fees. One may follow a “to retirement” design that reaches its most conservative allocation at the target date; another may follow a “through retirement” design that continues changing after that date. Neither label alone tells you how much equity or inflation-protected exposure you will own.

How to inspect your target-date fund

  1. Open the fund’s prospectus and identify the equity percentage today and at the target date.
  2. Determine whether the glide path ends “to” retirement or continues “through” retirement, and note the post-retirement endpoint.
  3. List the underlying stock, bond, cash and inflation-protected holdings.
  4. Record the expense ratio and any plan-level fees.
  5. Compare the fund’s risk level with your withdrawal date, other income and ability to withstand a loss.
  6. Avoid adding several overlapping funds unless you have calculated the combined allocation; a target-date fund is already a diversified portfolio.

If the fund’s glide path and costs fit your circumstances, rising inflation alone is not a reason to abandon it. If they do not, change the strategy because of that structural mismatch—not because the latest inflation report was high.

What not to do during an inflation spike

  • Do not move the entire account to cash because of a short-term inflation headline. Cash may feel stable in dollar terms while losing purchasing power.
  • Do not chase the recent winner. The asset class that rose during one inflation episode may not lead during the next, and selling after a decline can turn volatility into a permanent loss.
  • Do not assume TIPS are risk-free. Their fund prices can fall with changes in real yields and interest rates, and fees reduce the result.
  • Do not confuse a menu limitation with a personal choice. If your plan lacks a suitable option, use the available diversified funds and consider the allocation across other accounts; do not force an unsuitable substitute.
  • Do not ignore taxes and withdrawals. A 401(k) decision interacts with your tax bracket, contribution rate, required withdrawals and other retirement income, so a major change warrants a qualified professional’s review.

Examples of proportionate responses

Long horizon, diversified allocation, no drift

You have many years before retirement, a diversified stock-and-bond mix and an allocation you can tolerate. Inflation rises, but your time horizon and goals are unchanged. Keep the target, continue contributions and rebalance only under your existing rules.

Near retirement with a concentrated stock position

You expect withdrawals soon and a market rally has left you far above your intended equity percentage. The relevant action is to rebalance and check your near-term spending reserve. Inflation is a reason to test the withdrawal plan, not a reason to make an unplanned all-cash move.

Plan offers a low-cost TIPS fund

You have identified a meaningful inflation-sensitive spending need, understand the fund’s duration and fees, and can fund the position without breaking your overall stock-bond target. A measured allocation may be appropriate. Review it alongside your other inflation-sensitive income and investments.

Plan offers no TIPS option

You cannot buy an unavailable fund inside the 401(k). Use the diversified options that do exist, keep costs and risk in view, and evaluate inflation-sensitive exposure in an IRA or taxable account only if that broader decision fits your tax and withdrawal plan.

A practical annual review checklist

  • Confirm your expected retirement and withdrawal dates.
  • Update essential expenses and identify which income sources adjust with inflation.
  • Calculate your household allocation across all accounts.
  • Check for drift from your target and rebalance according to your written rule.
  • Read the current prospectus for any target-date, bond or TIPS fund you use.
  • Compare expense ratios and confirm that each holding has a specific job.
  • Reassess contribution rates, emergency savings and near-term cash needs.
  • Document any allocation change and the condition that would trigger the next review.

This is general educational information, not an individualized allocation recommendation. A personalized decision requires your age, retirement date, current holdings, plan menu, fees, tax situation, other income and withdrawal plan. Consider advice from a fiduciary professional if those factors are complex or a change would materially affect your retirement security.
