Section 351 vs. Section 1031 Exchanges: Key Tax Differences

Section 351 and Section 1031 both defer tax, but they apply to fundamentally different transactions. Section 351 generally covers contributing property to a corporation for its stock while the transferors control the corporation immediately afterward. Section 1031 covers exchanging qualifying real property held for business or investment for like-kind real property. A Section 1031 deferred exchange also imposes strict 45-day identification and 180-day completion deadlines and usually requires a qualified intermediary to keep the seller from receiving the proceeds.

The right analysis starts with the transaction’s purpose: are you forming or capitalizing a corporation, or are you replacing investment or business real estate? That distinction usually determines which nonrecognition rule can apply.

Section 351 and Section 1031 at a glance

Issue Section 351 Section 1031
Primary purpose Contribute property to a corporation in exchange for stock Exchange qualifying business or investment real property for like-kind real property
Eligibility threshold One or more transferors must control the corporation immediately after the exchange under section 368(c) Both properties must be qualifying real property held for productive use in a trade or business or for investment; the exchange must satisfy the like-kind rules
Normal consideration Corporate stock Replacement real property
Timing test No statutory 45-day or 180-day replacement deadline for a direct contribution In a deferred exchange, written identification is due within 45 days and the replacement property must be received by the earlier of 180 days after transfer or the tax-return due date, including extensions
Cash or other property (“boot”) Gain is recognized up to the money plus the fair market value of other property received; no loss is recognized under section 351(b) Gain is generally recognized to the extent of money or other non-like-kind property received, subject to the statutory limits
Proceeds handling Stock is normally received directly from the corporation; cash or other property can create current gain In a deferred exchange, the taxpayer must avoid actual or constructive receipt of sale proceeds; an IRS safe harbor uses a qualified intermediary or qualified trust
Basis result Corporate and shareholder basis calculations apply; section 351 supplies the nonrecognition framework rather than a simple fair-market-value reset Replacement-property basis generally starts with the relinquished property’s basis and is adjusted for money, liabilities, costs and recognized gain

Neither provision erases appreciation. Instead, eligible gain is generally deferred and reflected in the stock or replacement property’s tax basis, so a later taxable disposition can bring that gain into account.

What Section 351 does in a corporate contribution

The statutory test

Section 351(a) provides that “no gain or loss shall be recognized if property is transferred to a corporation by one or more persons solely in exchange for stock in such corporation and immediately after the exchange such person or persons are in control.” Control is measured under section 368(c).

This rule is aimed at a contribution transaction, not a sale. A person, or several people acting together as transferors, places property into a corporation and receives the corporation’s stock. The control requirement is tested immediately after the exchange, so the ownership structure at that point matters. Section 368(c) is the governing control standard; corporate counsel and a tax adviser should measure voting and ownership rights across the relevant classes rather than relying only on the percentage printed on a stock certificate.

What property can be contributed

Section 351 is not limited to real estate. Depending on the facts, property contributed to a corporation can include cash, equipment, intellectual property, inventory, accounts or real property. The exchange must be for stock, and the transferors must satisfy the immediate-control requirement. Services are not property for this purpose; receiving stock for services can produce compensation income rather than Section 351 nonrecognition.

How boot changes the result

“Solely for stock” is the cleanest case. If the corporation also gives a transferor money or other property, section 351(b) recognizes gain up to the money plus the fair market value of the other property received. The rule does not allow a loss to be recognized merely because the transferred property has declined in value. The gain calculation must account for what the transferor actually receives, including non-stock property, rather than looking only at the stock’s value.

Liabilities can add another layer. A contribution that leaves the corporation assuming debt may require a separate analysis under the liability provisions that accompany Section 351. The economic result can differ depending on the property’s adjusted basis, the debt amount and whether the debt assumption has a tax-avoidance purpose. List every liability transferred or assumed before signing the documents.

Basis and future tax

Section 351 generally carries tax basis into the corporation and the stock rather than resetting either item to fair market value. The corporation’s basis in contributed property and the shareholder’s basis in received stock require section-specific calculations, including adjustments for money, other property, liabilities and recognized gain. Because the built-in appreciation usually remains embedded in the property or stock, a later sale can trigger the deferred gain.

A practical Section 351 sequence

  1. Identify the transferors and property. Prepare a schedule showing each contributor, the property’s adjusted basis and fair market value, and any debt attached to it.
  2. Confirm the consideration. Document the stock issued to each transferor and identify every cash payment, note, non-stock asset or other benefit.
  3. Test immediate control. Apply the section 368(c) standard immediately after the contribution, including the rights attached to the corporation’s different ownership classes.
  4. Compute recognized gain. Apply section 351(b) to money and other property received and evaluate liability rules separately.
  5. Record carryover bases. Establish the corporation’s basis in each asset and each shareholder’s basis in the stock, preserving records of any deferred gain.

What Section 1031 does in a real-estate exchange

The qualifying-property rule

Section 1031(a)(1) states that no gain or loss is recognized when real property held for productive use in a trade or business or for investment is exchanged solely for real property of like kind held for those purposes. Property held primarily for sale is excluded. Since the current rule is limited to real property, personal property and many business assets cannot be placed into a modern Section 1031 exchange simply because they are used in a business.

“Like kind” refers to the nature or character of the real estate, not whether the properties are identical. The relinquished and replacement properties still must satisfy the holding-purpose requirements. A property held as dealer inventory, such as land held primarily for resale, does not qualify merely because it is real estate.

Direct and deferred exchanges

In a direct exchange, the taxpayer transfers one qualifying property and receives another in the same transaction. Many transactions are deferred: the taxpayer transfers the relinquished property first and acquires replacement property later. That structure creates deadlines and proceeds-handling requirements that do not apply to a straightforward Section 351 contribution.

The 45-day and 180-day deadlines

For a deferred exchange, replacement property must be identified in writing within 45 days after the transfer of the relinquished property. The taxpayer must receive the replacement property by the earlier of 180 days after that transfer or the due date of the taxpayer’s tax return for the year of the transfer, including extensions. The 180-day period is not automatically extended because the taxpayer files an extension; the tax-return due date can become the earlier date if no extension is obtained.

Identification must be written and delivered in the manner required by the exchange agreement. A vague intention to buy “a property in the area” is not a reliable substitute for a compliant description. Build the calendar before closing, account for weekends and holidays, and obtain professional confirmation of the exact identification rules that apply to the properties being considered.

Why a qualified intermediary is used

If the taxpayer receives the sale proceeds, even briefly, the transaction can be treated as a sale followed by a purchase rather than a deferred exchange. Actual or constructive receipt is therefore a central risk. The IRS safe-harbor approach uses a qualified intermediary or qualified trust to hold and transfer the proceeds under written exchange documents. The intermediary is not merely a payment service: its agreement, control of funds and release conditions are part of the tax structure.

Do not wait until after closing to appoint an intermediary. The exchange agreement and assignment documents generally need to be in place before the transfer of the relinquished property. Verify the intermediary’s program, jurisdiction, safeguarding arrangements and compliance terms, and have a tax professional review conflicts or relationships that could affect independence.

Boot in a Section 1031 exchange

Receiving money or other non-like-kind property can produce recognized gain, generally limited to the amount of that boot and the taxpayer’s realized gain. Debt relief, cash received at closing and nonqualifying assets can all affect the calculation. The replacement property does not need to have exactly the same price as the relinquished property, but the financing, liabilities and other consideration must be modeled before the exchange is signed.

A practical Section 1031 sequence

  1. Confirm eligibility. Verify that the relinquished and replacement assets are real property held for business or investment, not property held primarily for sale.
  2. Engage the intermediary early. Execute the exchange agreement before transferring the relinquished property and arrange for proceeds to remain outside your possession.
  3. Transfer the relinquished property. Direct the closing agent to send exchange proceeds to the intermediary rather than to you.
  4. Identify replacement property in writing within 45 days. Use the permitted identification method and retain delivery evidence.
  5. Acquire within the statutory window. Close on identified replacement property by the earlier of 180 days after transfer or the applicable tax-return due date, including extensions.
  6. Reconcile the tax basis. Track the old property’s basis, recognized gain, cash, liabilities, transaction costs and any other adjustments.

Basis: why “tax-deferred” does not mean “tax-free”

The most important common feature is basis carryover. In a Section 1031 exchange, the IRS explains that the acquired property’s basis is generally the basis of the property transferred, adjusted for money, liabilities, costs and recognized gain. IRS Publication 551 (December 2025) likewise describes carryover-basis treatment for qualifying exchanges and confirms that both properties must be held for business or investment.

Section 351 uses a parallel nonrecognition concept, but the mechanics are different because stock, corporate assets, liabilities and multiple transferors can be involved. The corporation’s basis in each contributed asset and the shareholder’s basis in the stock must be calculated under the corporate-transfer rules. A later sale of the stock or corporate property can expose the appreciation that was deferred at formation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For either regime, maintain an asset-by-asset schedule showing original basis, improvements, depreciation, debt, transaction costs, cash or other property received, recognized gain and the resulting basis. Without that schedule, a later sale may incorrectly be reported using fair market value as though the prior transaction had been taxable.

How to decide which rule fits

Use Section 351 when the objective is incorporation

Section 351 is the starting point when owners are placing property into a corporation and receiving corporate stock while meeting the immediate-control test. It can apply to a broad range of property, not only real estate. The central questions are who transfers the property, what stock and other consideration they receive, and whether control exists immediately afterward.

Use Section 1031 when the objective is replacing qualifying real estate

Section 1031 is the relevant framework when an owner is disposing of one qualifying business or investment real property and acquiring another. The analysis turns on real-property status, holding purpose, like-kind treatment, written identification, completion timing and proceeds control. It does not turn on forming a corporation or receiving corporate stock.

Do not assume the rules can be combined casually

A corporation can own real estate, and a corporate transaction can involve multiple tax provisions, but placing a property into a corporation is not itself a Section 1031 exchange. Conversely, buying replacement real estate does not satisfy Section 351 merely because a corporation will hold the new asset. If both a corporate restructuring and a property replacement are planned, map the steps and their order with advisers before any transfer occurs; changing the sequence can change the tax result.

Illustrative fact patterns

Contribution of a building for stock

An owner contributes a building to a newly formed corporation and receives only the corporation’s stock. The owner and any other transferors satisfy the section 368(c) control test immediately after the contribution. That fact pattern points to Section 351, subject to basis, liability and documentation calculations. If the corporation also transfers cash or another asset to the owner, the boot provisions must be tested.

Sale of an apartment building followed by a replacement purchase

An investor transfers an apartment building held for investment, places the proceeds with a qualified intermediary, identifies replacement real estate in writing within 45 days and closes within the applicable 180-day or tax-return-due-date limit. That is the fact pattern Section 1031 addresses, assuming the replacement property is qualifying like-kind real property and the investor does not receive prohibited proceeds.

Property held primarily for resale

A developer holds lots primarily as inventory for sale. Even though the lots are real estate, the holding-purpose requirement can prevent Section 1031 treatment. The investor-versus-dealer distinction should be resolved before marketing, contracting or closing, not after a return is filed.

Common failure points and corrective actions

  • Using the wrong regime. Start by labeling the transaction “corporate contribution” or “replacement real estate.” If neither label fits, obtain a customized analysis rather than forcing a nonrecognition rule.
  • Missing the 45-day identification deadline. Create the deadline when the relinquished property transfer date is fixed, deliver the identification in writing and preserve proof of delivery.
  • Counting 180 days without checking the return due date. Determine which date is earlier and consider whether a timely filing extension is needed to preserve the full exchange period.
  • Taking possession of proceeds. Direct all closing instructions to the qualified intermediary and avoid side agreements that give you control over the funds.
  • Ignoring boot. Include cash, notes, non-like-kind assets and liability changes in the model. Current gain can arise even when most of the transaction qualifies.
  • Assuming fair market value resets basis. Build the carryover-basis schedule at closing and retain prior depreciation and improvement records.
  • Failing the Section 351 control test. Review voting rights and ownership classes immediately after the contribution; a later change does not repair a failure at the exchange date.
  • Treating inventory as investment property. Document the property’s actual holding purpose and operating history before relying on Section 1031.

Documents and information to assemble before closing

  • Purchase, contribution and exchange agreements, including every amendment.
  • Adjusted basis, depreciation and capital-improvement records for each asset.
  • Appraisals or other support for fair market value and the value of non-stock or non-like-kind consideration.
  • Debt, lien and liability schedules showing what is transferred, assumed, paid off or replaced.
  • For Section 351, the capitalization table, stock-issuance records and section 368(c) control analysis.
  • For Section 1031, the qualified-intermediary agreement, assignment notices, escrow instructions, written identification and delivery evidence.
  • A closing calendar showing the transfer date, 45-day identification deadline, 180-day deadline and tax-return due date.

When professional review is essential

These provisions are fact-sensitive. Have a tax professional review ownership, property use, liabilities, intended holding period, consideration and documentation before closing. A qualified intermediary can administer proceeds in a deferred Section 1031 exchange, but the intermediary does not replace tax advice on eligibility, basis or reporting. The IRS’s Publication 544 (2025 edition) and Publication 551 (December 2025) provide current general guidance, while the statutory text controls when a fact pattern is disputed.
