Section 1035 Exchange vs. Surrendering a Life Insurance Policy: Tax and Cost Differences

By TheFinanceBase Team 10 min read

Short answer: Surrendering a life insurance policy for cash generally creates taxable income when the amount received exceeds the policy’s adjusted tax cost. A qualifying Section 1035 exchange can defer recognition of that gain by moving value directly into an eligible replacement contract, but it is not automatically tax-free, cost-free, or financially preferable. Contract loans, cash or other property taken out, replacement charges, underwriting, coverage changes, and liquidity needs can change the result.

This is general U.S. federal information, not an individual tax calculation or a review of state replacement laws. The relevant facts are the contract form, adjusted basis, surrender value and charges, policy loans, insured, ownership, replacement terms, and your tax situation.

Section 1035 exchange versus surrender: the decision in one table

Issue Surrendering the policy Qualifying Section 1035 exchange
What happens The existing policy ends and the insurer pays cash. Policy value is transferred into an eligible replacement life insurance, endowment, annuity, or qualified long-term-care contract under the applicable rules.
Immediate federal income tax Generally, proceeds above adjusted tax cost are included in income. Gain recognition may be deferred if the exchange satisfies Section 1035 requirements.
Basis and records Taxable gain is measured using adjusted cost, not the policy’s death benefit. Keep the old contract’s basis and all exchange documents; deferral does not erase the economic gain.
Loan concern A loan can affect adjusted cost and the amount treated as received. Cancellation of a contract loan during the exchange may be taxable and separately reportable.
Cash received Cash is the purpose of the transaction, subject to the policy’s surrender value and charges. Taking cash or other property outside the qualifying transfer can create a taxable distribution.
Non-tax costs Surrender charges may reduce the cash value. The old policy may have surrender costs, while the new contract may impose acquisition costs, premiums, fees, and a new surrender schedule.
Coverage risk Death-benefit protection ends when the policy is surrendered. Coverage, guarantees, premiums, and insurability depend on the replacement contract actually being issued.

The IRS describes the tax rules in Publication 525 and the 2026 Form 1099-R instructions. Consumer replacement guidance from the National Association of Insurance Commissioners (NAIC) and a FINRA-hosted replacement notice emphasize that the insurance economics must be evaluated separately from the tax treatment.

How surrendering a life insurance policy is taxed

The basic income rule

IRS Publication 525 states: “If you surrender a life insurance policy for cash, you must include in income any proceeds that are more than the cost of the life insurance policy.” In practical terms, compare the amount treated as received with the policy’s adjusted tax cost. The taxable amount is generally the excess, not the entire cash payment and not a comparison with the death benefit.

For example, assume an illustration—not a tax calculation for any particular policy—in which premiums paid total $80,000. If $2,000 of premiums was refunded, $5,000 of dividends or rebates reduced cost, and a $10,000 unrepaid loan had not previously been included in income, the adjusted cost would be $63,000 under the stated IRS adjustments. If the insurer paid $90,000 on surrender, the potential gain would be $27,000 before considering any additional contract-specific facts. The insurer, not this example, determines the amount reported on its tax form.

Why “total premiums paid” can be the wrong basis

Cost is generally based on premiums paid, reduced by refunded premiums, rebates, dividends, or certain unrepaid policy loans that were not previously included in income. A policy owner who simply subtracts the original premium total from the surrender check can therefore overstate or understate the taxable amount. Obtain the insurer’s basis statement and reconcile it with your own premium, dividend, withdrawal, and loan records.

How the surrender is reported

The insurer should report gross proceeds and the taxable amount on Form 1099-R. IRS instructions identify Form 1040 or Form 1040-SR lines 5a and 5b for reporting the relevant pension, annuity, or similar distribution information. Follow the current form instructions and ask a tax professional how the amount belongs on your return when the 1099-R, your records, and the contract statement do not agree.

Cash value is not the death benefit

A policy’s death benefit is the amount payable under the coverage terms when the insured dies. A surrender pays the contract’s cash surrender value, usually after applicable charges and adjustments. Taxable income is generally based on the surrender proceeds compared with adjusted cost; it is not calculated by treating the death benefit as the owner’s investment.

What a Section 1035 exchange does—and does not—do

Eligible contract exchanges

The IRS instructions list exchanges of life insurance for life insurance, an endowment, an annuity, or qualified long-term-care insurance among transactions that can qualify for nonrecognition. The transfer must satisfy the statutory and administrative conditions. A transaction labeled “1035” is not automatically tax-free merely because an insurer or salesperson uses that label.

Deferral is not forgiveness

In a qualifying exchange, recognition of gain can be deferred while value moves into the new contract. Deferral means the tax event is postponed under the rules; it does not turn an economic gain into a permanent exemption. Preserve the original basis and transaction records so future withdrawals, surrender, annuitization, or another disposition can be analyzed correctly.

Cash and other property can break the expected result

The 2026 Form 1099-R instructions warn that distribution of other property in connection with an exchange may be taxable and separately reportable. A direct transfer of contract value is materially different from receiving cash, securities, or another asset and then buying a new policy. Ask the insurer to describe exactly what will be delivered to you and what will be transferred directly to the replacement carrier.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Policy loans require special attention

Cancellation of a contract loan at the time of exchange may create a taxable amount and a separate reporting obligation. Do not assume that moving a policy with a large loan is equivalent to moving an unencumbered policy. Request a written loan payoff and exchange illustration showing whether the loan remains, is repaid, or is treated as discharged.

The same-insured limitation

IRS Revenue Ruling 2007-24 states that nonrecognition for exchanges of life insurance contracts is limited to policies relating to the same insured. This is an important eligibility point, but it is not a complete opinion on every ownership, beneficiary, assignment, transfer-for-value, or business-owned arrangement. Have a qualified tax professional review unusual ownership or insured changes before signing.

Cost differences that tax analysis does not capture

Costs when the old policy is surrendered

  • Surrender charge: A charge under the existing contract can reduce the amount paid to you.
  • Loss of guarantees: Surrender ends the old policy’s death-benefit, premium, interest-crediting, or other contractual guarantees.
  • Loss of liquidity structure: Once surrendered, the policy cannot provide its former access to cash value or insurance protection.
  • Taxable gain: Any excess of proceeds over adjusted cost is generally current income.

Costs when a replacement policy is purchased

  • Acquisition and issue costs: The new contract may impose charges that do not appear in the old policy.
  • New premium obligation: Premiums can be higher because of age, health, product design, or underwriting results.
  • New surrender schedule: Early access to the replacement policy’s cash value may be restricted by a fresh surrender period.
  • Changed guarantees and fees: Compare guaranteed values, nonguaranteed elements, administrative fees, riders, and loan terms rather than relying on an illustration’s headline value.
  • Underwriting risk: The proposed policy may be delayed, issued with a rating, issued with exclusions where allowed, or declined.

NAIC consumer guidance advises comparing the current policy with the proposed policy and cautions that replacement can be costly. Its replacement notice says, “You may be able to make changes to your existing policy or contract to meet your insurance needs at less cost.” A FINRA-hosted consumer notice similarly says, “You should carefully consider whether a replacement is in your best interests.”

A careful process for evaluating a surrender or exchange

  1. Define the objective. Decide whether you need immediate cash, lower premiums, different coverage, long-term-care benefits, annuity income, or simply a better-performing contract. A tax deferral by itself is not a financial objective.
  2. Obtain the current policy file. Gather the contract, latest in-force illustration, cash surrender value, surrender-charge schedule, premium history, dividend or withdrawal records, and policy-loan ledger.
  3. Calculate an estimated adjusted cost. Start with the insurer’s basis figure, then verify refunds, rebates, dividends, and unrepaid loans that may reduce cost. Flag discrepancies instead of guessing.
  4. Request a written surrender quote. Confirm the gross value, each charge, net proceeds, proposed Form 1099-R reporting, and the date the policy terminates.
  5. Request a complete replacement proposal. Obtain guaranteed and nonguaranteed illustrations, all premiums and fees, surrender values by year, loan terms, riders, death benefits, and underwriting requirements.
  6. Confirm exchange mechanics. Ask both insurers whether funds will move directly between them, what contract type is being acquired, whether any property will be distributed to you, and how any loan will be handled.
  7. Check the same-insured and ownership facts. Compare the insured person, owner, beneficiary structure, and any assignment or transfer. Escalate business-owned, transferred, trust-owned, or otherwise unusual arrangements to a tax professional.
  8. Wait for issuance. Do not terminate the existing policy while the proposed policy is merely an application. The NAIC’s guidance is direct: “Don’t cancel a current policy until you’ve bought a new one.”
  9. Review the delivered contract. Compare the issued policy with the proposal. If the premium, rating, benefits, or charges changed, reassess before surrendering the old policy.
  10. Preserve records and report consistently. Keep both contracts, transfer forms, basis statements, loan documents, illustrations, and Form 1099-R. Give the complete file to your tax preparer.

Common situations and how the analysis changes

You need cash now

A surrender directly produces cash but can trigger current income and surrender charges. Compare the net proceeds with alternatives permitted by the contract, such as a policy loan or partial withdrawal, while recognizing that those alternatives have their own interest, lapse, basis, and tax consequences. The available evidence does not establish a universally cheaper option.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

You want a different type of contract

An exchange may move life insurance value into an eligible annuity, endowment, or qualified long-term-care contract without immediate gain recognition if the statutory conditions are met. Evaluate whether the new contract solves the insurance or income need, because a tax-deferred transfer can still produce higher charges, less coverage, or less accessible cash.

The old policy has a substantial loan

Obtain a transaction-specific tax review before proceeding. Loan cancellation during the exchange may be taxable, and the amount can be separately reportable. A proposal that shows only the new premium and death benefit is incomplete if it omits the loan treatment.

The replacement requires new underwriting

Health, age, occupation, and financial underwriting can change the final offer. Until the replacement is issued and accepted on terms you can afford, the existing policy may be your only guaranteed coverage. Keep it in force during the application and delivery period unless a qualified adviser documents another safe arrangement.

The policy is owned by a business, trust, or another person

Ownership, transfer-for-value, beneficiary, and compensation rules can interact with the exchange. Treasury Decision 10052, addressing information reporting and transfer-for-value rules in specified transactions, became effective July 9, 2026. That effective date does not by itself determine the tax result of an ordinary exchange. Have the actual documents reviewed under the rules that apply to the parties involved.

Questions to ask your insurer and advisers

  • What is the current net surrender value after every charge?
  • What adjusted basis will the insurer use, and how was it calculated?
  • What amount will appear as gross distribution and taxable amount on Form 1099-R if I surrender?
  • Is the proposed transaction a direct exchange, and which contract type is receiving the funds?
  • Will I receive any cash, securities, or other property?
  • What happens to each outstanding policy loan?
  • Is the replacement on the same insured, and do ownership and beneficiary details remain appropriate?
  • What are the guaranteed premiums, values, death benefits, fees, riders, and surrender charges for every year shown?
  • When will the replacement be legally in force, and what happens if underwriting changes the offer?
  • What tax forms and transaction records will each insurer provide?

Limits of the comparison

Federal tax treatment is only one part of the decision. The cited IRS materials establish the general surrender-income rule, eligible exchange categories, and cautions about other property and canceled loans; they do not provide a universal tax-saving percentage or a standard surrender-charge amount. NAIC and consumer replacement guidance explain the need to compare policies, but they do not determine whether a particular replacement is suitable.

State replacement regulations, contract language, ownership arrangements, beneficiary changes, transfers, and business or trust circumstances can require additional analysis. A licensed insurance professional can compare the existing and proposed contracts, while a qualified tax professional can calculate basis, review reporting, and assess the actual exchange documents.
