Neither option is always better. A renovation mortgage is usually the better fit when you are buying a home (or completing an eligible refinance) and want improvement costs built into one first-mortgage transaction. A home equity loan is often more practical when you already own the property, have sufficient equity, need a defined lump sum, and want to leave a favorable existing first mortgage untouched. Compare the complete written offers—APR, rate type, points, fees, term, payment, and effect on your current mortgage—rather than assuming one product is cheaper.
This guide applies to U.S. borrowers. Program rules, lender overlays, rates, and fees can change; a lender must confirm eligibility and pricing for your property and project.

The short answer by situation
| Your situation | Usually the first option to investigate | Why |
|---|---|---|
| You are buying a home that needs work | Renovation mortgage | Purchase and eligible improvements can be financed in one first-mortgage transaction, subject to appraisal, contractor, escrow, and completion rules. |
| You already own the home and need one defined project budget | Home equity loan | You receive a lump sum and may keep the current first mortgage in place, while adding a separate payment. |
| Your existing first mortgage has an unusually low rate | Often a home equity loan, but model both choices | A refinance-based renovation mortgage could replace that loan; a second mortgage preserves it but adds debt. |
| Costs will arrive in stages or are uncertain | Consider a HELOC separately | A HELOC permits repeated draws, but it is not a home equity loan and usually has an adjustable rate and changing payments. |
| You are already struggling with mortgage payments | Pause and seek housing counseling | Both products are secured by the home. Additional borrowing can increase the risk of foreclosure. |
The right choice depends on whether you are purchasing or already own the property, your current mortgage terms, available equity, project size and timing, program eligibility, and how much administrative work you can manage.
What each product actually is
Renovation mortgage
A renovation mortgage combines a first mortgage with funds for eligible improvements. The lender underwrites the borrower, property, proposed scope, and expected completed value. The renovation money is generally controlled through a draw or escrow process rather than handed over without project documentation. Because it is part of a purchase or eligible refinance, the transaction can change the amount, rate, term, mortgage insurance, and closing costs of your primary mortgage.

Fannie Mae’s HomeStyle Renovation is one example. Its consumer guidance describes one loan and one monthly payment for the mortgage and improvements when buying or refinancing an existing home. Eligible work can include kitchens, bathrooms, additions, windows, HVAC replacement, backup generators, energy devices, and resilience improvements.
Home equity loan
A home equity loan is a separate loan secured by the equity in your home. The lender advances a specific amount, usually at closing, and you repay it over a set term. The rate can be fixed or adjustable. If you already have a first mortgage, the home equity loan is a second mortgage with its own payment, interest rate, fees, and repayment schedule.
The Consumer Financial Protection Bureau describes the structure this way: “With a home equity loan, you receive the money you are borrowing in a lump sum payment, and you may have a fixed or adjustable interest rate.” The lump sum can suit a contractor quote or other defined budget, but you may pay interest on money before every project phase is complete.
Do not confuse a home equity loan with a HELOC
A home equity line of credit (HELOC) is reusable credit. You draw only what you need during the draw period, and available credit generally replenishes as you repay. Rates are usually adjustable, so payments can change as the balance or index changes. A home equity loan, by contrast, advances a specified amount and is not a revolving line. A HELOC may be relevant for phased work, but it is a different product and carries different payment risk.
How the transaction and lien structure differ
| Decision axis | Renovation mortgage | Home equity loan |
|---|---|---|
| When it is used | Purchase or an eligible refinance, depending on program. | After you have equity; with an existing mortgage it is an additional lien. |
| Effect on the current first mortgage | A refinance-based transaction may replace or alter it; compare the complete new mortgage. | Usually leaves it in place while adding another loan and payment. |
| How funds are handled | Improvement funds are tied to an approved scope, valuation, lender controls, and completion evidence. | A lump sum is paid under the particular lender’s closing and disbursement rules. |
| Rate and payment | Determined for the new first mortgage; compare APR, points, mortgage insurance, term, and payment. | Fixed or adjustable rate; a second payment is due in addition to the first mortgage. |
| Amount available | Constrained by program limits, purchase price or refinance value, as-completed appraisal, and underwriting. | Based on lender underwriting, equity, credit, income, and property value; there is no universal maximum. |
| Project oversight | May require contractor documentation, inspections, escrow administration, and a final completion review. | The reviewed consumer guidance does not establish a universal monitoring process; ask the lender whether it requires invoices, inspections, or specific contractors. |
| Collateral | Your home secures the first mortgage. | Your home secures the second mortgage as well as the existing first mortgage. |

- For a purchase, renovation financing can reach 75% of the lesser of the purchase price plus renovation costs or the as-completed appraised value.
- For a refinance, financing can reach 75% of the as-completed value.
- For a manufactured home, the consumer page states a 50% of as-completed-value cap.
These are program limits, not approval promises. Your lender still applies credit, income, debt-to-income, reserves, property, occupancy, contractor, and appraisal requirements. The as-completed value is an appraiser’s opinion of value after the specified work; it is not a guarantee that the market will deliver that price.
Fannie Mae’s FAQ, updated December 10, 2025, states that a property does not have to be habitable at closing. It allows up to six months of principal, interest, taxes, and insurance to be financed while the home is uninhabitable. If the loan is delivered before work is finished, the FAQ says the work must be completed within 15 months of closing. Your lender may impose a shorter schedule or additional conditions.
Fannie Mae’s Selling Guide assigns the lender responsibility for monitoring completion, overseeing documentation, and maintaining clear title. In practice, that can mean a detailed scope, contractor contracts, draw requests, inspections, lien waivers, change-order approvals, and a final completion package. Confirm the exact borrower-facing workflow before you commit.
FHA 203(k)
HUD’s comparison fact sheet, revised November 4, 2024, distinguishes Standard and Limited FHA 203(k) loans and compares them with other renovation programs. Standard 203(k) work requires an FHA-approved consultant. Contractors must be licensed when the law requires licensing. The fact sheet describes completion periods of up to 12 months for Standard 203(k) and nine months for Limited 203(k), subject to program rules and lender administration. Current FHA Handbook requirements and lender overlays control the actual transaction.
Other renovation programs
HUD’s comparison also identifies Fannie Mae HomeStyle and Freddie Mac CHOICERenovation as alternatives. Availability, eligible property types, allowable work, consultant or contractor rules, and completion deadlines differ. Ask for the current program guide and a written list of required documents rather than relying on a generic advertisement.

How a home equity loan works for a repair project
- Estimate the project. Obtain a written scope and bids, including permits, design, demolition, materials, labor, taxes, and a contingency reserve.
- Measure usable equity. The lender orders or accepts a valuation and considers your existing first-mortgage balance, income, credit, debts, property type, occupancy, and local requirements.
- Compare offers. Review the rate type, APR, amount, term, monthly payment, origination charges, appraisal or title fees, late charges, and any prepayment conditions.
- Close the second mortgage. The proceeds are generally delivered as a lump sum. Ask whether funds are wired, placed in an account, or subject to any post-closing conditions.
- Manage construction yourself. You remain responsible for contractor selection, permits, inspections, change orders, and paying invoices. The lender’s rules may still require insurance, lien releases, or evidence of completion.
A home equity loan can be administratively simpler than a renovation mortgage because the lender is not underwriting a combined purchase-and-construction closing. It can also be less flexible: you borrow the committed amount even if the first phase costs less, and a later shortfall may require another application.

Cost and payment: what to compare
Published product descriptions do not establish which option will cost less for your household. A renovation mortgage can have a lower interest rate than some home-equity credit products, but that statement is not a borrower-specific quote and does not include every fee or the cost of changing your first mortgage. A home equity loan may carry a higher rate yet preserve a very favorable existing mortgage. The only reliable comparison is between current written offers.
| Cost item | Questions for a renovation mortgage | Questions for a home equity loan |
|---|---|---|
| Interest rate and APR | What are the note rate and APR for the entire new mortgage? Is the quote locked, and for how long? | Is the rate fixed or adjustable? What index, margin, caps, and adjustment dates apply? |
| Existing mortgage | What happens to the current balance, rate, remaining term, escrow, and payoff costs if this is a refinance? | What is the payment on the first mortgage after adding the second payment? |
| Up-front charges | Include points, lender fees, appraisal, consultant, title, permits, inspection, and renovation administration charges. | Include origination, appraisal, title, recording, and any account or annual fees. |
| Mortgage insurance | Will the new first mortgage require upfront or monthly mortgage insurance, and for how long? | Does the second lien have lender-specific insurance or pricing adjustments? |
| Term and payoff | Compare the total interest over the new term and the cost of repaying early. | Compare the second loan’s term, balloon or maturity provisions, and early-payoff conditions. |
| Unused or delayed funds | Are funds held in escrow, and is interest charged before each draw or after completion? | You generally receive the lump sum at closing; ask whether any portion can be delayed or canceled. |
Ask each lender for a Loan Estimate or equivalent written disclosure, then compare the same loan amount and project budget. Include the cash you will pay out of pocket, temporary housing, permits, design fees, and a realistic contingency. A lower monthly payment can simply reflect a longer term and higher lifetime interest.
Choose by project and borrower profile
You are buying a fixer-upper
Start with renovation mortgages. Combining acquisition and improvements can avoid taking a separate second mortgage immediately after purchase. Confirm minimum down payment, mortgage insurance, eligible improvements, contractor requirements, appraisal methodology, and the time needed to close. Sellers may be less willing to accept a slower or more documentation-heavy offer, so ask the lender for a realistic closing schedule.
You already own the home and need a defined lump sum
A home equity loan may fit if your equity and income support the payment and retaining the first mortgage is important. Obtain a firm project budget before choosing the amount. Borrowing more than the documented need creates interest expense and increases the secured debt against your home.

The project will be phased or the final total is uncertain
Compare a HELOC as a separate alternative. Its draw flexibility can reduce interest on money not yet used, but an adjustable rate means the payment can rise. Ask how long the draw period lasts, when repayment begins, what happens at conversion, and whether the lender can freeze or reduce the line under stated conditions.
Your current first mortgage has a very low rate
Calculate two complete scenarios: replacing the first mortgage with a renovation loan versus keeping it and adding a second lien. Include the remaining interest on the existing loan, refinance closing costs, mortgage insurance, the new loan’s term, and the combined monthly payment. Do not compare only the advertised renovation rate with the home equity rate.
You are having trouble making mortgage payments
Do not treat new secured debt as an automatic rescue. The CFPB advises borrowers who are struggling with mortgage payments to consult a housing counselor before taking a home equity loan or HELOC. A counselor can help review hardship options and the risk of adding another lien.
Application steps for a renovation mortgage
- Define the work. Prepare plans, specifications, permits where required, contractor bids, product selections, and a contingency. Separate eligible improvements from personal-property purchases or work the program excludes.
- Choose the transaction type. Tell the lender whether you are purchasing, refinancing without cash out, or seeking another structure. HomeStyle’s consumer guidance does not permit a cash-out refinance.
- Submit borrower and property documents. Expect income, asset, debt, insurance, title, occupancy, and property-condition documentation, plus the proposed renovation package.
- Obtain the as-completed appraisal. The appraiser evaluates the current home and the specified finished condition. Material scope changes may require a revised appraisal or underwriting review.
- Clear contractor and title requirements. Confirm licenses, insurance, bids, contracts, lien waivers, permits, and the lender’s rules for substitutions or change orders.
- Close and follow the draw process. Funds may be held in escrow and released after inspections or documentation. Ask who orders inspections, how quickly draws are processed, and what happens if work stops.
- Finish and document the project. Provide final invoices, lien releases, permits, inspection reports, and any completion certification by the required deadline. For HomeStyle loans delivered before completion, Fannie Mae’s FAQ states a 15-month completion limit, subject to the transaction and lender’s requirements.
Common pitfalls and how to prevent them
- Assuming the appraised value will rise by the renovation cost. An as-completed appraisal is an estimate, not a guarantee. Keep cash reserves if the valuation supports less borrowing than expected.
- Underestimating the scope. Include structural surprises, permit fees, temporary housing, design, storage, taxes, and a contingency before applying.
- Changing the plan after closing. Renovation programs may require lender approval for substitutions, budget reallocations, or change orders. Unauthorized changes can delay draws or create an uncovered shortfall.
- Hiring an unsuitable contractor. Verify licensing where required, insurance, references, contract terms, payment schedule, and lien-waiver practices. A lender approval is not a guarantee of workmanship.
- Ignoring the existing mortgage. A refinance can reset the term, alter escrow, change mortgage insurance, or impose payoff and closing costs. A second lien preserves the first loan but adds another required payment.
- Comparing rate alone. Compare APR, points, fees, term, total interest, payment changes, and all liens secured by the property.
- Borrowing the maximum. Leave room for property taxes, insurance increases, maintenance, and an emergency reserve. Your home secures the debt.
- Missing deadlines. Ask for every milestone in writing, including inspection scheduling, draw requests, occupancy restrictions, and final completion dates.
Eligibility questions to answer before applying
- Are you buying the home, refinancing, or borrowing after purchase?
- What is the current mortgage balance, rate, remaining term, and monthly payment?
- What is the documented repair scope and total cost, and will work be one phase or several?
- How much equity is available after accounting for the first mortgage and the lender’s maximum combined loan-to-value ratio?
- Can your income, credit, reserves, and debt-to-income ratio support the proposed payment?
- Does the property type, occupancy, location, and condition fit the selected program?
- Are you willing to use the required consultant or contractor and provide inspections, invoices, permits, and lien releases?
- Can you carry temporary housing and other living costs if the home is uninhabitable?
- What happens if the project exceeds budget, the appraisal is low, or a contractor defaults?
Program limits and lender overlays are not the same as guaranteed approval. Ask the lender to identify any restrictions that apply to your property, jurisdiction, occupancy, or planned work.

Illustrative decision examples
Example 1: Purchase plus major repairs
You are under contract on a home needing a kitchen, roof, and HVAC replacement. Because you do not yet own the property, a renovation mortgage can combine acquisition and eligible improvements. You would compare the required down payment, mortgage insurance, as-completed appraisal, contractor process, and closing timeline against buying with a standard mortgage and funding later. A home equity loan generally would not be available until you owned enough equity and completed a separate application.

Example 2: Existing owner with a favorable first mortgage
You have substantial equity and a low-rate first mortgage, and a contractor has provided a fixed bid for a bathroom and electrical project. A home equity loan lets you keep the first mortgage while adding a second payment. Compare that combined payment and second-lien cost with the total cost of refinancing into a renovation mortgage, including the cost of replacing the low-rate loan.
Example 3: Uncertain, multi-stage work
You expect foundation work, drainage, and landscaping but cannot determine the final scope until excavation. A lump-sum home equity loan may leave money unused or force a second borrowing request. A HELOC may provide staged access, but its adjustable rate and changing payment require a stress test for higher future rates. A renovation mortgage may be difficult if the scope and as-completed value cannot be documented before closing.
A practical comparison worksheet
Complete this worksheet for each written offer:
| Item | Offer A | Offer B |
|---|---|---|
| Transaction type and lien position | Enter the lender’s description | Enter the lender’s description |
| Loan amount and cash required | Include down payment, closing costs, and reserve | Include down payment, closing costs, and reserve |
| Interest rate and APR | State fixed or adjustable and the lock period | State fixed or adjustable and the lock period |
| Monthly payment | Include principal, interest, taxes, insurance, mortgage insurance, and any second payment | Include the same items |
| Total fees | List points, lender, appraisal, title, consultant, inspection, and administration fees | List points, lender, appraisal, title, and account fees |
| Term and payoff conditions | Record maturity, prepayment, and refinance effects | Record maturity, prepayment, and refinance effects |
| Project controls | Document escrow, draws, inspections, deadlines, and change-order rules | Document disbursement and any completion requirements |
| Worst-case budget gap | Estimate the cash needed if appraisal or bids come in low | Estimate the cash needed if the project exceeds the lump sum |
Use the same project assumptions for both columns. If a lender will not provide a number, mark it “not stated” and request clarification before signing.

Can I use a renovation mortgage for a cash-out refinance?
Fannie Mae’s consumer description of HomeStyle Renovation specifies purchase or limited cash-out refinance and says it is not available as a cash-out refinance. A lender must determine whether your planned transaction qualifies under current program rules.
Is a home equity loan payment in addition to my mortgage payment?
Yes, when you already have a first mortgage, the home equity loan is a separate second mortgage with its own payment. Underwriting should consider the combined obligation.
What if my renovation makes the home uninhabitable?
Fannie Mae’s HomeStyle FAQ says up to six months of principal, interest, taxes, and insurance may be financed while the property is uninhabitable, subject to program and lender requirements. Confirm temporary-housing arrangements and the applicable completion deadline before closing.
Which option has the lower interest rate?
There is no reliable universal answer. Rates depend on the borrower, property, transaction, term, lien position, and market date. Compare the APR and total cost in current written offers rather than product descriptions.
Should I choose a HELOC instead of a home equity loan for repairs?
Only if staged borrowing and payment flexibility justify adjustable-rate risk. A HELOC is revolving credit with usually variable payments; a home equity loan is a lump-sum loan. They should be evaluated as separate products.
