Qualified vs. Ordinary Dividends: What’s the Difference for Taxes?

By TheFinanceBase Team 11 min read

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ordinary dividends are the broad reporting category for most corporate and mutual-fund distributions. Qualified dividends are a subset of ordinary dividends that may receive the lower tax-rate schedule used for net capital gain when the payer, distribution and holding-period requirements are met. A qualified dividend is still dividend income—not a capital gain—and the 0%, 15% and 20% rates are maximum rates, not automatic rates for every taxpayer.

For a 2025 federal return, Form 1099-DIV box 1a generally flows to Form 1040 line 3b and box 1b generally flows to line 3a. Those boxes are a starting point: you still need to check the qualification rules, especially the ex-dividend-date holding period and exclusions.

Ordinary and qualified dividends at a glance

Question Ordinary dividends Qualified dividends
What are they? The common category for corporate or mutual-fund distributions, generally paid from earnings and profits. Ordinary dividends that satisfy additional payer, distribution and holding-period rules.
Tax treatment Included as ordinary income under the taxpayer’s applicable income-tax rates. Eligible for the maximum-rate schedule that applies to net capital gain: 0%, 15% or 20%, depending on the return.
Typical Form 1099-DIV box Box 1a, total ordinary dividends. Box 1b, qualified dividends included in box 1a.
2025 Form 1040 line Line 3b. Line 3a.
Is the box decisive? No separate qualification decision is needed for amounts that remain ordinary. No. A box 1b amount can require adjustment if an exclusion or holding-period rule applies.

The word “qualified” describes tax eligibility, not a different kind of payment. The same distribution can appear in the total ordinary-dividend amount and, for the eligible portion, in the qualified-dividend amount.

What an ordinary dividend is

The Internal Revenue Service describes ordinary dividends as the most common type of distribution from a corporation or a mutual fund. They are generally paid out of the payer’s earnings and profits and are treated as ordinary income rather than capital gain. Financial institutions generally report the total in box 1a of Form 1099-DIV.

Unless the payer or fund identifies an amount as qualified, the practical starting assumption is that a dividend on common or preferred stock is ordinary. That default prevents a taxpayer from treating every stock distribution as eligible for the lower rate schedule simply because it came from a publicly traded company.

Ordinary treatment does not mean the distribution is improper or that it came from a poor investment. It is a classification used to calculate federal income tax. Dividends kept in a brokerage account, reinvested through a dividend-reinvestment plan or paid in cash are still generally reported as dividend income for the year shown on the information return.

What makes a dividend qualified

A qualified dividend is an ordinary dividend that can use the same maximum tax rates that apply to net capital gain. The IRS lists three broad requirements:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • The payer must be a U.S. corporation or a qualified foreign corporation.
  • The distribution cannot fall into an excluded category.
  • The investor must satisfy the applicable holding-period test while retaining the required economic risk.

When all applicable conditions are met, the dividend may be taxed at 0%, 15% or 20%. Those are maximum rates for qualified dividends and net capital gain; the rate that applies to a particular return depends on taxable income, filing status and the other items on that return. A taxpayer should not assume that every qualified dividend is taxed at 15%, or that a qualified dividend is tax-free.

The payer requirement

Qualified treatment generally requires a U.S. corporation or a qualified foreign corporation. A foreign company does not automatically meet the test merely because its shares trade on a U.S. exchange. The relevant tax status of the corporation and the distribution must be established under the applicable rules.

Distribution types that can be excluded

Several payments are not eligible even when an information statement labels an amount as qualified. The IRS identifies limitations involving certain real estate investment trust (REIT) or regulated investment company (RIC) amounts, payments connected with short sales or substantially similar positions, and specified dividends on employer securities. The exact category and facts determine whether an amount is excluded or limited.

This is why box 1b is useful but not conclusive. The payer may have reported the amount based on information available to it, while the recipient’s own holding period, hedging or short-position facts can change the result on the tax return.

The holding-period test

Common stock: more than 60 days in a 121-day window

For typical common stock, you must have held the stock for more than 60 days during the 121-day period that begins 60 days before the ex-dividend date. The ex-dividend date is the date used to determine which shareholder is entitled to the upcoming dividend. The test is about days held around that date, not simply whether the shares were owned at the end of the calendar year.

When counting, include the day you dispose of the shares but do not include the day you acquire them. A purchase and sale that appear to span 61 calendar days can therefore produce a different count depending on the transaction dates. Use trade confirmations and the broker’s transaction history rather than an approximate month count.

Certain long-period preferred stock

Preferred stock with a dividend period totaling more than 366 days uses a different test. The shareholder generally must hold the stock for more than 90 days during the 181-day period that begins 90 days before the ex-dividend date. This rule applies to the specified long-period preferred-stock situation, not to every preferred share.

Days when your risk of loss is reduced

Not every calendar day of ownership necessarily counts. Days during which the investor’s risk of loss is diminished under the tax rules may be disregarded. Short sales, options, offsetting positions, borrowed shares and other hedging arrangements can affect the count. If a position was protected or economically offset, do not rely on the brokerage statement’s simple purchase-to-sale holding period without checking the applicable rules.

How Form 1099-DIV and Form 1040 fit together for 2025

Read box 1a and box 1b

Form 1099-DIV is the information return that financial institutions use to report dividends and other distributions to taxpayers and the IRS. Box 1a reports total ordinary dividends. Box 1b reports the portion identified as qualified dividends. Because the qualified amount is a subset, box 1b should not exceed box 1a.

Compare the form with your account records. Multiple brokerage accounts can produce several Forms 1099-DIV, and a corrected form may arrive after the first statement. Keep the final corrected form and reconcile totals before preparing the return.

Enter the amounts on the 2025 Form 1040

For 2025 returns, the Form 1040 instructions direct box 1a ordinary dividends to line 3b and box 1b qualified dividends to line 3a. The line 3a amount is used with the qualified-dividend and capital-gain tax calculation rather than being taxed as ordinary income by default. These line references are tax-year specific; use the instructions for the year you are filing if the form changes.

When Schedule B may be required

For 2025, the IRS dividend-income guidance generally points to Schedule B when ordinary dividends exceed $1,500, subject to the other filing details and exceptions in that year’s instructions. The threshold concerns ordinary dividends and is not a statement that the first $1,500 receives a special rate. Check the current filing-year instructions, especially when you have interest income, nominee amounts, foreign accounts or other circumstances that can independently trigger Schedule B.

A practical qualification workflow

  1. Identify the tax year. Form lines, worksheets and filing thresholds are tied to a specific year. This guide uses 2025 federal reporting examples.
  2. Collect every Form 1099-DIV. Record box 1a and box 1b for each statement, including corrected forms. Reconcile the totals with your brokerage activity.
  3. Identify the payer and fund type. Determine whether the payer is a U.S. corporation, a qualified foreign corporation, a REIT, a RIC or another entity whose distributions may have special treatment.
  4. Check the distribution. Look for REIT or RIC amounts, short-sale-related payments, employer-security dividends or another category the IRS excludes from qualified treatment.
  5. Find the ex-dividend date. Use the issuer’s dividend record or your broker’s transaction detail. The ex-dividend date, not the payment date, anchors the holding-period window.
  6. Count qualifying days. For common stock, count more than 60 days in the 121-day period beginning 60 days before the ex-dividend date. Include the disposition date, exclude the acquisition date and remove days affected by diminished risk of loss.
  7. Apply the preferred-stock rule when relevant. If the preferred share has a dividend period longer than 366 days, test for more than 90 days in the 181-day window beginning 90 days before the ex-dividend date.
  8. Adjust the qualified amount if necessary. If your facts disqualify part or all of box 1b, do not carry the entire box amount to the qualified-dividend line. Retain the statement and your calculation supporting the adjustment.
  9. Use the year-specific worksheet. Complete the qualified-dividend and capital-gain worksheet or other calculation specified by the Form 1040 instructions. Your taxable income and filing status determine the rate outcome.

Worked examples

Example: a common-stock dividend that qualifies

Assume a taxpayer receives $500 of dividends from common stock. The payer is a qualifying corporation, the statement identifies the full $500 in box 1b, and the taxpayer held the shares for 61 qualifying days within the applicable 121-day period. The $500 remains part of the $500 in box 1a, while the eligible amount can be reported as qualified dividends, subject to the taxpayer’s other return facts and the applicable maximum-rate schedule.

The example demonstrates why “qualified” does not replace “ordinary.” The amount is included in both reporting concepts: ordinary describes the overall dividend category, and qualified identifies the portion eligible for preferential-rate treatment.

Example: ownership at payment is not enough

Suppose an investor buys shares shortly before the ex-dividend date, receives the dividend and sells soon afterward. The investor may be the shareholder of record for payment purposes but still fail the more-than-60-day holding-period test. If the statement lists the payment in box 1b, the investor must apply the actual holding-period rules before treating it as qualified.

Example: an offsetting position changes the count

An investor can appear to hold stock for the required number of calendar days while using an offsetting option or other position that reduces the risk of loss. Days affected by that reduced risk may not count. The result requires analysis of the transactions, not just the opening and closing dates shown on a normal stock ledger.

Example: long-period preferred stock

A preferred share with a dividend period longer than 366 days is tested under the more-than-90-days-in-181-days rule. Applying the common-stock 60-day test to that share can produce the wrong answer even when the investor has the same number of calendar days of ownership.

How the tax rates actually work

The 0%, 15% and 20% figures are maximum qualified-dividend and net-capital-gain rates. They are not three rates that a taxpayer chooses, and they do not apply to wages, interest or ordinary dividends simply because those items appear on the same return. The qualified-dividend calculation interacts with taxable income, filing status, capital gains and losses, and other return information.

For example, two people who each receive the same qualified-dividend amount can have different federal tax results because their taxable incomes and filing statuses differ. A person with little taxable income may fall into the 0% qualified-dividend range, while another person with substantially higher taxable income may fall into a higher applicable rate. The statement’s box 1b amount does not reveal the final tax due.

Ordinary dividends do not move into the qualified-rate calculation merely because the taxpayer has capital gains elsewhere. Each dividend must satisfy its own payer, exclusion and holding-period requirements.

Common mistakes and how to correct them

Calling qualified dividends capital gains

Qualified dividends use the net-capital-gain rate schedule, but they remain dividends. Report them through the dividend lines and the qualified-dividend calculation rather than treating them as proceeds from selling an asset.

Assuming every dividend from a stock fund qualifies

A fund can hold securities that generate different kinds of income, and some REIT or RIC distributions have special limitations. Use the fund’s Form 1099-DIV and the applicable IRS instructions instead of applying a blanket percentage to all fund dividends.

Using the payment date for the holding period

The 121-day and 181-day windows are tied to the ex-dividend date. The date cash arrived in the account does not establish whether the holding period was met.

Counting acquisition and disposition days incorrectly

For the ordinary common-stock test, include the disposition date and exclude the acquisition date. A spreadsheet that counts both ends can overstate qualifying days by one.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring corrections or multiple accounts

Brokerages can issue corrected Forms 1099-DIV. Filing from an early statement and overlooking a corrected box 1b amount can create a mismatch with the information reported to the IRS. Wait for final statements when possible and update the return data if a correction arrives.

Assuming the federal result controls state tax

The rules described here are federal individual-income-tax rules. States can use different definitions, rates or modifications. A federal qualified-dividend result should not be presented as a state-tax result without checking the relevant state guidance.

Situations that deserve extra care

  • Short sales and substantially similar positions: Payments connected with a short position can be excluded or limited, and the position can affect the holding-period count.
  • Risk-reduction transactions: Options, collars, hedges or other arrangements can suspend qualifying days even when the shares remain in the account.
  • REIT and RIC distributions: Certain amounts reported by these entities do not receive qualified-dividend treatment under the same rules as ordinary corporate dividends.
  • Employer securities: Specified dividends on employer stock can fall under an exclusion identified by the IRS.
  • Foreign corporations: Confirm that the corporation meets the qualified-foreign-corporation requirement; an exchange listing alone is not enough evidence.
  • Large or unusual portfolios: When transactions span many lots, include reinvested shares, partial sales and corporate actions in the holding-period analysis.

These cases can change only part of a reported amount. Keep a lot-by-lot schedule showing acquisition dates, disposition dates, ex-dividend dates and any transaction that reduced risk of loss.

Records to keep

  • Final and corrected Forms 1099-DIV for every account.
  • Trade confirmations or a downloadable transaction ledger showing each lot’s acquisition and disposition dates.
  • The issuer’s or broker’s ex-dividend-date information.
  • Notes identifying options, short sales, hedges, borrowed shares or other offsetting positions.
  • Calculations supporting any adjustment to box 1b.
  • The Form 1040 instructions and qualified-dividend worksheet for the filing year.

Retaining these records helps explain why the amount on line 3a differs from the initial box 1b total and gives you support if a corrected information return or IRS notice arrives.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Year and scope limits

The reporting references in this guide are for 2025 federal individual returns. The IRS index identifies Publication 550 (2025) with a revision date of March 9, 2026, and tax forms can change from year to year. Recheck the current Form 1040 instructions, Schedule B instructions and Publication 550 for the year being filed.

This explanation does not calculate an individual’s tax bill and does not establish state treatment. A return involving short sales, derivatives, complex fund distributions, foreign corporations or disputed holding periods may require the applicable IRS instructions and professional tax advice.

Bottom line for your Form 1099-DIV

Start with box 1a and box 1b, but do not stop there. Ordinary dividends are the default category and are generally taxed as ordinary income. Qualified dividends are the eligible subset that can use the 0%, 15% or 20% maximum-rate schedule after the payer, distribution and holding-period tests are satisfied. For 2025, report the amounts using the Form 1040 lines and worksheet for that year, adjusting box 1b when your own transaction history disqualifies an amount.
