Prize Money Tax Withholding: What Winners Should Set Aside

For a U.S. winner, the amount to reserve is usually more than any amount the payer withholds. Start with the prize’s full cash value—or the fair market value of a noncash prize—subtract only documented withholding, then reserve enough for the federal, state and local tax your complete-year income will produce. A 24% gambling withholding rate is a prepayment, not a guaranteed final tax rate.

Whether you won a lottery, sweepstakes, casino wager, sports pool, contest or car, the correct reserve depends on the award type, your other income, filing status, deductions, credits and where you live. The steps below show how to estimate the cash you should keep available and what to do when no tax was withheld.

What counts as taxable prize money?

Internal Revenue Code section 74 generally includes prizes and awards in gross income. That broad rule covers lottery proceeds, sweepstakes winnings, gambling winnings and prizes for contests or achievements. Personal spending, debts, entry fees or the cost of using the prize do not automatically reduce the amount reported as income.

Cash awards

Use the gross cash amount awarded. If a payer withholds federal or state tax before giving you the money, the award is still reported at its gross amount; the withholding is claimed as a payment toward your eventual tax bill.

Property, services and other noncash awards

A car, house, bond, merchandise package, service or other noncash item is generally taxable at its fair market value. IRS Publication 525 specifically treats the value of bonds, cars, houses and other lottery or raffle prizes as income. Keep the valuation evidence supplied by the payer, an appraisal or comparable-market documentation. You may owe tax even though you received no cash with which to pay it.

Is prize money taxed immediately?

Tax can be collected when the payer makes a qualifying payment through withholding, but withholding is only an advance payment. The final liability is calculated on your income-tax return after combining the prize with wages, business income, investments and other income, then applying your filing status, deductions and credits. A payer’s withholding percentage cannot determine that final bill by itself.

Some prizes and gambling payments have no automatic withholding. If too little tax is paid during the year, the balance is generally due with your return and you may also face an estimated-tax underpayment charge. Treat a large award as a cash-flow event: set aside money as soon as you receive notice of the win, not after spending the proceeds.

How federal gambling withholding works

The IRS Instructions for Forms W-2G and 5754 (Rev. January 2026) describe two withholding systems: regular gambling withholding at 24% (31.58% for certain noncash payments) and backup withholding, also at 24%.

When regular withholding generally applies

Regular withholding generally covers sweepstakes, wagering pools, lotteries, qualifying parimutuel wagers, sports wagering and other wagers when both tests are met: the winnings minus the wager exceed $5,000, and the winnings are at least 300 times the wager. The 24% is applied to the qualifying gross proceeds—winnings minus the wager—not merely to the dollars above $5,000.

For example, a $1 wager that produces $5,500 of winnings meets the 300-times test and has $5,499 of proceeds for this calculation. A 24% withholding would be an advance payment on those proceeds, not a statement that your final tax rate is 24%.

Games that usually do not have regular withholding

Bingo, keno and slot-machine winnings generally are not subject to regular gambling withholding. Backup withholding can still apply when the payer is required to obtain your taxpayer-identification number and you do not provide it correctly.

Noncash gambling payments

For a qualifying noncash gambling payment, the winner may pay the withholding to the payer, or the payer may pay it on the winner’s behalf by grossing up the payment. The 2026 instructions describe a 24% winner-paid method and a 31.58% payer-paid method. Confirm which method is being used before accepting a vehicle, property or other illiquid prize, because the tax may require cash immediately.

How much should you set aside?

Use a reserve calculation rather than a single percentage. The following process keeps the tax base and the cash requirement separate.

  1. Record the gross award. Use the cash prize before withholding or the documented fair market value of property and services.
  2. List documented withholding. Count only federal or state amounts shown on the payer’s statement or information form. Do not assume that an advertised withholding percentage was actually remitted.
  3. Project your complete-year federal income. Add the award to your expected wages, self-employment income, investment income and other taxable items. Your marginal rate on the additional dollars can differ from your average rate because of tax brackets, filing status, deductions and credits.
  4. Estimate state and local tax. Your residence, the jurisdiction where the prize was sourced and local rules can all matter. There is no responsible universal state percentage.
  5. Subtract withholding from the projected liability. The remaining amount is the cash buffer you need. Keep extra liquidity if the valuation is uncertain or your other income may rise.
  6. Schedule estimated payments when needed. If the award has no withholding, or withholding is clearly below the projected liability, use the estimated-tax rules in IRS Publication 505. IRS Topic 419 directs winners to that publication.

This method deliberately avoids treating 24% as a final answer. A winner already near a higher marginal bracket, for example, may need a larger federal reserve; a winner with substantial deductions or credits may need less. Only a calculation using the entire return can establish the actual amount.

Illustrative cash-flow example

Assume a hypothetical $20,000 cash sweepstakes prize with no withholding. The winner should reserve the full $20,000 until a tax projection is completed, then earmark the projected federal and state liability. If the payer had withheld $4,800, that $4,800 would reduce the cash still needed, but it would not eliminate the need to check the winner’s marginal rate and state obligation. These figures illustrate the method, not a promised tax bill.

What forms should winners keep?

Form W-2G

Form W-2G reports qualifying gambling winnings and federal tax withheld. Enter the amount in box 4 as federal income tax withheld on your Form 1040. If state tax was withheld, box 15 may show it; claim that amount under the state return’s instructions.

Form 5754 for shared winnings

When several people share gambling winnings, Form 5754 gives the payer each recipient’s identifying information so separate W-2Gs can be prepared. Do not report the entire group’s award as your own if you are only one participant.

Contest and prize documentation

Keep the award notice, payment statement, contest rules, proof of receipt, valuation records for noncash items and any payer correspondence about withholding. A photography-contest example in IRS Publication 17 places a $50 non-gambling prize on Schedule 1, line 8i; prizes paid in goods or services are included at fair market value.

Can gambling losses offset winnings?

Losses are not a blanket subtraction from gambling income. For tax years 2018 through 2025, IRS Publication 525 states that gambling losses are itemized deductions limited to the amount of gambling winnings. They do not erase winnings dollar-for-dollar for every taxpayer, and they provide no benefit if you do not itemize.

Maintain contemporaneous records: tickets, statements, dates, locations, types of wagers, amounts won and lost, and other evidence that supports the deduction. The limitation and treatment can change for later tax years, so verify the rules for the year of your return.

What if no tax was withheld?

No withholding does not make the prize tax-free. Set aside the gross amount, obtain a current projection of your federal and state liability and make an estimated payment if the projection exceeds what has already been paid through wage withholding or other credits. Publication 505 explains payment schedules and safe-harbor calculations; Topic 419 identifies estimated payments as the remedy when winnings are not subject to withholding.

If you discover missing or incorrect payer information, contact the payer promptly and keep written documentation. Do not create a substitute withholding figure from memory. Report the income and claim only amounts supported by official forms or payment records.

Special rule for foreign winners

Foreign persons generally face 30% withholding on U.S.-source gambling winnings under Internal Revenue Code sections 1441 and 1442, subject to exceptions for specified games and circumstances. The payer may report the payment and withholding on Forms 1042 and 1042-S. Residency, treaty eligibility and the game involved can change the result, so a nonresident winner should obtain advice before assuming the U.S. rules for citizens and residents apply.

Common mistakes that leave winners short of cash

  • Treating 24% as the final rate: It is a withholding percentage for qualifying gambling payments, not a complete-year tax calculation.
  • Budgeting from the net check: Tax is generally based on the gross cash award or fair market value, not what remains after withholding or personal spending.
  • Ignoring noncash liquidity: A car, house or merchandise package can create a tax bill without providing cash to pay it.
  • Assuming every prize has withholding: Contest awards and many gambling payments may arrive without automatic tax collection.
  • Claiming losses without records: For 2018–2025 returns, losses require substantiation, itemizing and the winnings limitation.
  • Overlooking state and local rules: Residence and source jurisdiction can materially change the amount due.
  • Failing to separate shared winnings: Use Form 5754 so each participant receives correct reporting.

A practical winner’s checklist

  1. Save the award notice, rules, ticket or entry record and payment statement.
  2. Determine whether the payment was gambling, lottery, sweepstakes or a non-gambling contest prize.
  3. Record the gross cash amount or fair market value of every noncash item.
  4. Verify federal and state withholding on the payer’s form; retain Form W-2G, Form 5754 or Forms 1042/1042-S when applicable.
  5. Add the award to a full-year income projection rather than using the withholding rate as your estimate.
  6. Reserve the projected federal, state and local balance in cash, especially for an illiquid prize.
  7. Make estimated-tax payments when withholding will not cover the projected liability.
  8. Retain gambling records and valuation support with your tax files.
