Private Credit vs Bonds: Which Is Better for Income and Risk?

Private credit is usually the higher-income, lower-duration choice; bonds are usually the more liquid, transparent and diversifiable choice. Neither is automatically safer. Private-credit loans often pay floating rates, so cash income can rise when short-term rates rise, but borrowers’ interest bills rise at the same time. Bonds are easier to price and trade, yet longer-maturity fixed-rate bonds can lose market value when rates increase. Your better option depends on how much liquidity, valuation transparency and diversification you need versus how much income and floating-rate exposure you want.

The decision in one view

Question Private credit Bonds
Where income comes from Negotiated loan interest, generally a short-term benchmark plus a spread; most direct-lending coupons reset every one to three months. Contractual coupon on a government, municipal or corporate bond, plus or minus any price change before maturity.
Rate sensitivity Usually limited duration because coupons float, although higher benchmark rates increase borrowers’ interest expense. Fixed-rate bonds can fall in price when market rates rise; the effect is larger for longer duration. Floating-rate and short-maturity bonds have less duration exposure.
Borrower quality Average credit quality is generally lower than that of high-yield bond issuers, according to the Federal Reserve’s 2024 review. Ranges from government-grade to below-investment-grade, with ratings and public financial information usually available.
Default and loss A cited 2024 SEC summary estimated defaults of roughly 1.6% for private credit, but recovery can be weak and the market has not experienced a prolonged stress period. The same summary estimated about 3.3% for syndicated loans and 5% for high-yield bonds. A bond can still default, and a low default rate does not eliminate loss risk.
Post-default value About 33% for direct loans in the Federal Reserve’s 2024 comparison. About 52% for syndicated loans and 39% for high-yield bonds in that comparison.
Liquidity Loans lack a deep secondary market. Funds may limit withdrawals or impose gates. Public bonds generally have more observable prices and trading venues, but liquidity can deteriorate during market stress.
Valuation Often manager-determined marks based on models and limited transactions; prices may not update daily. Market quotes usually provide more frequent, observable pricing, even when bid-ask spreads widen.
Fees Management, incentive and fund-level expenses can offset the headline yield; exact charges vary by vehicle. Individual bonds have trading costs and funds have expense ratios; the relevant amount depends on the product.
Access Retail investors commonly use business development companies (BDCs), interval funds or other semi-liquid vehicles, each with its own rules. Investors can buy individual bonds, bond mutual funds or exchange-traded funds through ordinary brokerage accounts.

The figures in the table are historical observations or estimates identified by the Federal Reserve and the U.S. Securities and Exchange Commission (SEC), not forecasts. They are not directly comparable unless the underlying borrower pools, definitions and measurement periods match.

What private credit and bonds actually represent

Private credit

Private credit is lending arranged outside the public bond market, usually by a fund or other non-bank lender directly with a company. The lender negotiates the interest rate, financial covenants, collateral package, repayment schedule and reporting requirements. Direct lending commonly finances mid-sized companies that may not issue publicly traded bonds.

Because the loan is negotiated and held by a small group of lenders, there may be no active market in which to sell it. The Federal Reserve described private-credit loans as “illiquid due to the lack of a secondary market” in its 2024 discussion of the asset class. A fund therefore normally estimates a loan’s value instead of receiving a continuous exchange quote.

Private credit has become a substantial part of corporate borrowing. The Federal Reserve estimated that private-credit loans totaled about $1.4 trillion, or 10% of U.S. nonfinancial-corporate debt, in the second half of 2025. That amount represented about one-third of below-investment-grade debt excluding bank loans. Scale does not make the loans liquid; it indicates that a large amount of corporate credit now sits outside public markets.

Bonds

A bond is a security issued to many investors. The issuer promises stated interest payments and repayment of principal on a maturity date, subject to default risk. Government, municipal, investment-grade corporate and high-yield bonds occupy very different risk levels, so “bonds” is not a single risk category.

Public issuance normally produces an identifiable coupon, maturity, credit rating and trading history. Dealers and electronic venues can provide quotes, although a quote is not a guarantee that you can sell the full position at that price. A bond fund may own hundreds or thousands of issues, while an individual bond concentrates risk in one issuer.

How each investment produces income

Floating-rate private-credit income

Most direct-lending private-credit loans use a floating coupon: a short-term reference rate plus a negotiated spread, sometimes with a minimum rate floor. Resets commonly occur every one to three months. When the reference rate rises, the loan’s stated interest income generally rises at the next reset.

That mechanism can make private credit attractive when short-term rates are high or when you want less exposure to long-term bond duration. It is not free extra income. The same reset raises the borrower’s interest bill, reducing cash available for operations, acquisitions or debt service. Highly leveraged borrowers may cut investment, breach covenants or seek restructuring as rates stay high.

Fixed-rate bond income

Most traditional bonds pay a fixed coupon. The payment does not change when market rates move, which makes the cash flow easier to plan. If new bonds begin offering higher yields, investors generally demand a lower price for an existing lower-coupon bond. The reverse occurs when market yields fall.

Yield to maturity combines the coupon, purchase price and assumed holding period. Selling before maturity exposes you to the market price, while holding a bond through maturity removes interest-rate price risk only if the issuer pays as promised and you do not need to sell early.

Income is not the same as total return

A high distribution can be offset by defaults, restructuring losses, fees, taxes or a falling market value. Private-credit funds may distribute interest that has accrued under accounting rules even when a loan is later impaired. Bond funds distribute coupons and realize gains or losses as they trade. Compare net income, expected losses, expenses and the possibility of needing to sell—not just the advertised yield.

Credit risk: default frequency versus loss severity

What the available default estimates say

A 2024 SEC summary cited estimated default rates of roughly 1.6% for private credit, 3.3% for syndicated loans and 5% for high-yield bonds. These numbers describe the measurement presented in that SEC summary; they are not a promise of future performance, and the source does not establish that each estimate uses an identical period or definition.

The Federal Reserve noted in 2024 that private-credit credit losses had been in line with comparable markets to date, while warning that private credit had not yet gone through a prolonged stress period. A benign period can make observed defaults look reassuring without telling you how the structure behaves in a deep recession, a wave of refinancing needs or a disorderly withdrawal cycle.

Why recovery can matter more than the default count

Default frequency answers how often a borrower fails to meet terms. Loss severity asks how much investors lose after collateral sales, restructurings, fees and time in bankruptcy. A market with fewer defaults can still produce larger losses if recoveries are poor.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

In the Federal Reserve’s 2024 comparison, estimated post-default values were around 33% for direct loans, 52% for syndicated loans and 39% for high-yield bonds. “Post-default value” is not a guaranteed recovery for any individual investment. It is an observed or modeled comparison that highlights the possibility that a private loan’s negotiated structure does not automatically produce a better recovery.

What to inspect before accepting a credit yield

  • Leverage: More debt relative to earnings leaves less room for a downturn.
  • Interest coverage: Ask whether operating cash flow covers interest after a realistic rate increase.
  • Collateral and priority: First-lien status, guarantees and covenant protections influence recoveries, but they do not assure full repayment.
  • Industry and sponsor concentration: Several borrowers can fail together when they depend on the same commodity, consumer trend or refinancing market.
  • Amend-and-extend activity: Delayed maturities or modified covenants can postpone a recognized loss rather than remove it.

Interest-rate and recession behavior

When rates rise

Floating-rate private credit usually resets upward, increasing gross income. Borrower stress rises too, particularly for companies with thin interest coverage. Fixed-rate bond prices generally decline, with longer-duration issues taking the largest mark-to-market hit. A short-duration or floating-rate bond fund may behave differently from a 20-year corporate bond, so the bond label alone is not enough for a decision.

When rates fall

Private-credit distributions can decline as benchmark rates reset lower, although negotiated spreads remain. Fixed-rate bond prices can rise when market yields fall, creating potential gains for a seller or bond fund. Borrowers may refinance or repay loans early, which can reduce the time an investor receives a previously attractive private-credit coupon.

During a recession

Recession risk reaches both markets through weaker earnings and defaults. Public bonds usually reveal the deterioration quickly through falling prices and wider spreads. That transparency can be painful but allows daily repricing and, in many issues, a route to sell. Private-credit marks may move more gradually because they rely on models and manager judgments; a later valuation adjustment can be abrupt when a borrower is restructured or a loan is sold.

Floating rates do not make private credit recession-proof. They remove much of the duration exposure while adding borrower cash-flow pressure. A fixed-rate bond can lose value before a default occurs, but a diversified high-quality bond portfolio may recover as rates decline or the issuer continues paying.

Liquidity, valuation and redemption rules

Private loans are not daily-traded assets

A direct-lending fund generally cannot sell every loan instantly at a quoted price. The absence of a secondary market creates a liquidity premium: the Federal Reserve has said higher returns may compensate investors for illiquidity, opacity, management fees and borrower risk. That premium is compensation for accepting a constraint, not a free return.

Valuations are commonly based on discounted-cash-flow models, comparable transactions, borrower performance and other inputs. Two managers can mark similar loans differently. A stable net asset value therefore does not mean the underlying credit has no risk; it may mean that the risk has not yet been reflected in a market transaction.

Retail vehicles can restrict withdrawals

Publicly traded BDC shares can be sold during market hours, but their share price can trade above or below the value of the underlying loans. Non-traded BDCs and interval funds may accept repurchase requests only on scheduled dates and may cap the amount they will redeem. During redemption pressure in early 2026, most affected semi-liquid private-credit vehicles capped redemptions at 5% of net asset value. A request above the cap could be prorated, deferred or carried to a later period under the vehicle’s documents.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Read the fund’s prospectus for notice periods, repurchase frequency, gates, suspension powers, early-exit charges and how distributions are funded. Treat a monthly or quarterly dealing window as substantially less liquid than a daily-traded bond fund, even if the vehicle uses the word “liquid.”

Bond liquidity is better, not guaranteed

Many government and large corporate bonds have active markets, and bond funds publish frequent prices. Smaller issues, municipal bonds and stressed high-yield markets can have wide bid-ask spreads or no immediate buyer at a reasonable price. The SEC describes liquidity risk as the possibility that an investor will not find a market for a bond when wanting to buy or sell. A quoted price can therefore be available for a small trade while a large order moves the price materially.

Fees, diversification and access

Fees can consume the private-credit premium

Private-credit vehicles may charge a management fee on assets, an incentive allocation on income or gains, and fund expenses for leverage, administration, valuation and servicing. The headline distribution should be compared with the net amount after all expenses and with a realistic allowance for credit losses. Exact fee levels differ by fund and are not established by the general asset-class evidence.

Bond mutual funds and exchange-traded funds normally disclose an expense ratio, while individual bond investors incur dealer markups or commissions that may be embedded in the transaction price. A low-fee bond fund can be more efficient for a diversified allocation, but it still carries the market and credit risks of its holdings.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Diversification depends on the vehicle

A private-credit fund can hold dozens or hundreds of loans, but concentration by borrower, sponsor, industry, geography or maturity may be substantial. An individual bond is concentrated in one issuer; a broad bond fund spreads exposure across many issuers and maturities. Review the portfolio, not the wrapper’s name, to determine diversification.

Access changes the risk you experience

Institutional investors may negotiate loan terms directly, while retail investors usually obtain exposure through BDCs, interval funds or other pooled vehicles. The wrapper adds manager, leverage, valuation and redemption risks. Public bond funds are generally easier to purchase and sell through a brokerage account, but they can be volatile and can lose principal.

Which is better for different income objectives?

Choose private credit only when you can lock up capital

Private credit may fit an investor who has a multi-year horizon, can tolerate infrequent or capped redemptions, accepts model-based valuations and wants floating-rate income. The investor must also be able to withstand a distribution cut, a delayed withdrawal or a loan impairment without selling at the worst time.

Choose bonds when liquidity and price visibility come first

Bonds are usually the better building block for emergency reserves, near-term spending and portfolios that require observable daily values. Use maturity and duration deliberately: short-term high-quality bonds limit rate volatility, while longer bonds add more sensitivity but can provide greater price appreciation if yields fall.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use a combination when the objectives conflict

An investor who wants some floating-rate income but also needs dependable liquidity can keep the liquidity bucket in cash or short-duration, high-quality bonds and place only a defined, long-term allocation in a private-credit vehicle. The allocation should be sized so a redemption gate or a recession-related loss does not force a sale of other assets.

A practical due-diligence process

  1. Set the liquidity date. List when each dollar may be needed. Money needed within the vehicle’s redemption window should not be committed to a fund that can defer or cap withdrawals.
  2. Identify the rate exposure. For private credit, find the benchmark, reset interval, spread and any floor. For bonds, check coupon type, maturity, effective duration and call provisions.
  3. Examine borrower risk. Review average leverage, interest coverage, industry concentration, covenant package, lien priority and nonaccrual or distressed-loan statistics.
  4. Test a stress case. Ask what happens if short-term rates remain high, earnings fall, defaults rise and the fund receives redemption requests at the same time.
  5. Calculate net income. Subtract management, incentive, borrowing, servicing and transaction costs from expected interest; do not compare a gross private-credit coupon with a net bond-fund yield.
  6. Read the redemption section. Record dealing dates, notice periods, percentage caps, gates, suspension rights, prorating rules and any exit fees.
  7. Check valuation policy. Understand how often loans are marked, who approves marks, how independent price checks work and when an impairment is recognized.
  8. Limit concentration. Keep any single borrower, manager or vehicle from becoming large enough to determine the outcome of the entire income portfolio.
  9. Match taxes and account type. Confirm how ordinary interest, qualified dividends, capital gains and return of capital are reported in the account you will use; tax treatment can change the after-tax ranking.

Common mistakes and how to avoid them

  • Calling a lower default estimate “safer.” Compare recoveries, leverage and the stress history, not just default frequency.
  • Assuming floating rate means no risk from rates. Higher coupons can be overwhelmed by higher borrower expenses and weaker credit quality.
  • Treating a stable NAV as a stable investment. Infrequent marks can delay recognition of a loss.
  • Ignoring redemption gates. A semi-liquid fund is not equivalent to a daily-traded bond fund.
  • Comparing headline yields without fees. Incentive allocations and leverage costs can materially reduce what reaches investors.
  • Using one bond category as a proxy for all bonds. A Treasury, a long-term corporate bond and a high-yield fund have different drivers and loss risks.
  • Investing money needed on a fixed date. Market prices, defaults or a withdrawal restriction can make the timing unreliable.

Bottom line

Private credit is not a safer substitute for bonds; it is a different risk package. Its floating-rate loans can deliver higher current income and less direct duration exposure, but they bring lower borrower quality, opaque valuations, management fees, weaker potential recoveries and limited liquidity. Bonds generally provide clearer pricing, broader diversification and easier trading, while fixed-rate bonds expose you to interest-rate price risk and all bonds remain vulnerable to credit and liquidity problems.

Choose private credit only for capital that can remain invested through a downturn and a redemption restriction. Choose bonds for the portion that must be valued and accessed regularly, selecting maturity, quality and duration to match your cash-flow needs. If you need both characteristics, combine them deliberately rather than treating either asset class as universally better.
