For FY 2025-26 (AY 2026-27), add your entire employment bonus to your salary and compare tax on the full-year total. A large bonus is not taxed as a separate flat-rate item. It can, however, push the top portion of your taxable income into higher slabs and may affect rebate, surcharge and marginal-relief calculations.
The new regime is usually better when you have few deductions. The old regime can overtake it when documented exemptions and deductions—such as HRA, eligible home-loan interest, Section 80C, Section 80D and Section 80CCD claims—are substantial. A bonus paid for the current year is not “arrears” merely because it is large; Section 89 relief is relevant only when salary genuinely relates to another year or is an advance.

Start with the full-year calculation, not the bonus amount
Suppose your salary is ₹20 lakh and your employer pays a ₹10 lakh performance bonus for the same financial year. Your starting salary income is ₹30 lakh, not ₹20 lakh plus a separately taxed ₹10 lakh. The applicable regime is tested against the whole year’s taxable income after the deductions allowed in that regime.
Because income-tax slabs are progressive, only the part that crosses a threshold moves into the next rate. A bonus can therefore increase your marginal rate without making every rupee of salary taxable at that higher rate. Payroll may withhold a large amount when the bonus is credited, but tax deducted at source (TDS) is only a payment on account. Your final liability is settled in the income-tax return after all eligible deductions, exemptions, surcharge, cess, rebates and reliefs are applied.

When is a bonus taxable?
Salary is generally taxed on a due basis or a receipt basis, whichever is earlier. The Income Tax Department states that a bonus paid or payable by an employer is taxable in the year of receipt if it was not taxed earlier on a due basis.
Current-year performance bonus
If the bonus is earned for work performed in FY 2025-26 and is paid or becomes due in that year, include it in FY 2025-26 salary. Its size does not change that rule. A ₹10 lakh bonus is not automatically an arrear, and you cannot claim Section 89 simply because the payment causes a higher tax bill.
Bonus relating to an earlier year
If an employer pays salary or a bonus in FY 2025-26 for services or entitlement belonging to an earlier year, establish how the amount was treated in the earlier year. If it was not taxed when due and is now received, it may be an arrear or advance-salary case. Keep the employer’s bonus letter, salary slips, Form 16 and any year-wise allocation that demonstrates the timing.
FY 2025-26 slab rates to compare
For AY 2026-27, the new-regime slabs published by the Income Tax Department are:
Rank #2
- Ideal for Gifting
- Ideal for a bookworm
- Compact for travelling
| New-regime taxable income | Rate |
|---|---|
| Up to ₹4 lakh | Nil |
| ₹4 lakh to ₹8 lakh | 5% |
| ₹8 lakh to ₹12 lakh | 10% |
| ₹12 lakh to ₹16 lakh | 15% |
| ₹16 lakh to ₹20 lakh | 20% |
| ₹20 lakh to ₹24 lakh | 25% |
| Above ₹24 lakh | 30% |
The enhanced Section 87A rebate threshold is ₹12 lakh, with a maximum rebate of ₹60,000 when the statutory conditions are met. A taxpayer whose income is near that threshold should calculate the rebate and any marginal-relief provision rather than assuming that a small bonus increase creates a tax bill equal to the whole bonus.
For a general old-regime illustration for an individual below the senior-citizen thresholds, the slab structure is nil up to ₹2.5 lakh, 5% from ₹2.5 lakh to ₹5 lakh, 20% from ₹5 lakh to ₹10 lakh and 30% above ₹10 lakh. Age-based basic exemption limits and rates can differ, so senior citizens should use the slabs applicable to their age and assessment year.
Standard deduction difference
For AY 2026-27, the department’s 2026 material specifies a ₹75,000 standard deduction for salaried taxpayers in the new regime. Its regime FAQ also describes a ₹50,000 standard deduction in both regimes from AY 2024-25. Payroll configurations and assessment-year instructions should be checked before filing; the illustration below therefore uses ₹75,000 for the new regime and ₹50,000 for the old regime, as stated in the assumptions.

The new regime trades lower, more numerous slabs for restrictions on many deductions and exemptions. The old regime retains the broader deduction-and-exemption framework, but its higher rates mean those claims must be large enough to compensate for the rate difference.

Housing and rent
- HRA: If you receive house-rent allowance and satisfy the applicable conditions, the old regime may permit an HRA exemption. The new regime generally does not provide the same HRA exemption.
- Home-loan interest: Interest treatment depends on whether the property is self-occupied or let out and on the applicable statutory limits. Verify the lender certificate and property-use details before choosing the old regime.
- Principal repayment and related claims: Eligible principal repayment and linked investments may count under Section 80C in the old regime when the statutory conditions are met.
Insurance, investments and retirement contributions
- Section 80C claims can include qualifying investments and payments, subject to the section’s conditions and aggregate limit.
- Section 80D may cover eligible medical-insurance premiums and specified medical expenses under the applicable conditions.
- Section 80CCD deductions for qualifying National Pension System contributions can affect the comparison, subject to their separate limits and employer-contribution rules.
Do not count an investment merely because it is tax-labelled. Check whether it is permitted in the selected regime, whether you paid it in the relevant financial year and whether you have evidence such as receipts, policy statements or contribution records.
Worked illustration: ₹20 lakh salary plus ₹10 lakh bonus
This is a simplified illustration, not a personal tax assessment. It assumes a resident individual below senior-citizen thresholds, ₹20 lakh salary, a ₹10 lakh current-year bonus, no other income, no special-rate income, no surcharge and only the applicable standard deduction.
| Item | New regime | Old regime illustration |
|---|---|---|
| Salary plus current-year bonus | ₹30,00,000 | ₹30,00,000 |
| Standard deduction used | ₹75,000 | ₹50,000 |
| Taxable income | ₹29,25,000 | ₹29,50,000 |
| Slab tax before cess | ₹4,95,000 | ₹6,97,500 |
| 4% health-and-education cess | ₹19,800 | ₹27,900 |
| Total including cess | Approximately ₹5,14,800 | Approximately ₹7,25,400 |
| Difference in this simplified case | Approximately ₹2,10,600 lower under the new regime | |
The result changes if you add HRA, home-loan interest, 80C, 80D or 80CCD claims; have another income source; earn capital gains or other special-rate income; qualify for a different age-based slab; incur surcharge; or receive the bonus in a different tax year. The table demonstrates the method, not a recommendation for every employee.
A practical decision method
- Collect the full-year income figures. Add basic pay, allowances, taxable perquisites, bonus and any other salary. Include income from interest, rent, capital gains or other sources separately because special rates can apply.
- Classify the bonus by timing. Decide whether it is current-year pay, an amount already taxed when due, or genuine arrears/advance salary attributable to another year. Obtain written payroll confirmation if the payslip description is unclear.
- Calculate new-regime taxable income. Apply the new-regime standard deduction and only deductions or exemptions allowed under that regime. Apply the slabs, Section 87A rebate where eligible, marginal relief where relevant, surcharge and 4% cess.
- Calculate old-regime taxable income. Start with the old-regime standard deduction and subtract only substantiated exemptions and deductions you are legally entitled to claim. Apply age-appropriate slabs, rebate, marginal relief, surcharge and cess.
- Compare final tax, not TDS. Use the final liability after all credits for TDS and advance tax. A lower monthly withholding amount does not prove that a regime is cheaper.
- Check switching rules before filing. A non-business taxpayer can generally choose or change regimes each year in the return. A taxpayer with business or professional income generally needs Form 10-IEA to opt out and faces additional restrictions; confirm the current filing instructions before making the election.
When the new regime usually wins
The new regime tends to be attractive when your compensation is mostly salary and bonus, you do not pay substantial rent eligible for HRA relief, you have little home-loan interest or investment-linked deduction, and your employer’s payroll already reflects the new-regime standard deduction. Its broader slab bands and ₹75,000 standard deduction can produce a lower result even when the bonus moves part of your income into the 30% band.
Rank #4
It is especially important to test the Section 87A threshold if your taxable income is near ₹12 lakh. The rebate is not available simply because gross salary is below or above a round number; the statutory conditions and the definition of total income control the result. A bonus, interest income or other receipt can change eligibility.
When the old regime can be better
The old regime becomes competitive when the combined value of legitimate exemptions and deductions is high. Examples include a substantial HRA exemption supported by rent records, deductible home-loan interest, fully used Section 80C capacity, eligible Section 80D premiums and qualifying Section 80CCD contributions. The correct comparison is the tax saved by those claims versus the old regime’s higher slab rates and lower standard deduction used in the illustration.
Do not choose the old regime solely because you invest in a tax-saving product. An investment may be financially sensible but still unavailable, capped or already exhausted under the relevant deduction. Build a schedule of each claim, its amount, evidence and regime eligibility before making the election.

Section 89 provides relief when salary or pension received in arrears or in advance causes a higher tax liability in the receipt year. The relief compares the incremental tax caused in the year you receive the amount with the incremental tax that would have applied had the amount been taxed in the year to which it relates.

- Helpful in various ways
What qualifies
- The payment must genuinely be arrears or advance salary, with a defensible connection to another year.
- The employer’s records should identify the period to which the amount relates and how it was paid.
- You must file Form 10E before submitting the income-tax return to claim the relief.
What does not qualify
An ordinary FY 2025-26 performance bonus that rewards FY 2025-26 work is current-year salary. Calling it a “delayed bonus” because payroll paid it late, or because the amount is unusually large, does not by itself satisfy Section 89. Ask payroll to correct the year of allocation if the Form 16 treatment is inconsistent with the underlying entitlement; do not create an arrears claim solely to reduce tax.
Surcharge, cess and special-rate income
Add the 4% health-and-education cess to the applicable income-tax and surcharge. The new-regime surcharge is capped at 25% for income above ₹5 crore. A high bonus can therefore affect the surcharge layer even when the ordinary slab calculation appears unchanged.
Salary and bonus are not the only possible components of total income. Capital gains, lottery income and other special-rate receipts may not follow salary slabs. Keep those amounts separate in your worksheet and apply the rules for their source before comparing regimes. The simplified illustration excludes all such income and excludes surcharge.
How payroll TDS can differ from your final answer
Employers estimate annual salary, bonus timing and your declared deductions when calculating TDS. A bonus credited late in the year may trigger a large single-period deduction because payroll has fewer remaining salary payments over which to spread the projected annual tax. Conversely, an employer may not recognize a deduction you later claim in your return.
Review your year-to-date Form 16 figures, bonus line, regime selection, standard deduction and TDS credits. If the employer withheld too much, the excess is generally claimed as a refund through the return; if too little was withheld, you must pay the balance, subject to applicable interest rules. TDS timing does not change the year in which the bonus is legally taxable.
Records to keep before choosing
- Bonus letter or compensation statement showing the performance period and payment date.
- Monthly payslips and Form 16, including the employer’s regime and deduction treatment.
- Rent receipts, lease details and HRA calculations if claiming an exemption.
- Home-loan interest and principal certificates, with property-use information.
- Section 80C, 80D and 80CCD receipts or contribution statements.
- Evidence supporting any arrears allocation and a copy of Form 10E when Section 89 is claimed.
- Income and tax details for interest, rent, capital gains or other non-salary sources.
Bottom-line decision rule
For a large current-year bonus, first recompute taxable income after adding the entire bonus. Choose the new regime if its lower slab structure and ₹75,000 standard deduction produce the lower final tax after rebate, surcharge and cess. Choose the old regime only when your eligible, documented exemptions and deductions are large enough to offset its higher rates. Treat Section 89 as a timing relief for genuine arrears or advance salary—not as a general discount for a high bonus.
