Random freezes, missing sound and display glitches usually trace back to one bad driver. Find and replace yours safely.Free scan · under a minuteFor most investors comparing otherwise similar mutual funds, start with the net expense ratio. It is a recurring annual operating cost taken from fund assets, so its effect is relatively predictable. Portfolio turnover is trading activity rather than a stated fee: it can add commissions, bid-ask spreads and market-impact costs that sit outside the expense ratio, and it can increase taxable capital-gains distributions.
Turnover deserves more weight when expense ratios are close, a strategy trades frequently or in less-liquid securities, or you hold the fund in a taxable brokerage account. The sound comparison is not “low ratio versus low turnover” in isolation, but the combined effect of recurring expenses, implementation costs, distributions, taxes and the account in which you own the fund.

What the expense ratio measures
A recurring operating charge
The Securities and Exchange Commission (SEC) defines total annual fund operating expenses as a percentage of a mutual fund’s average net assets. The percentage is deducted from fund assets as the fund operates, reducing the return shareholders receive. A fund with a lower net expense ratio therefore starts each year with less recurring cost, assuming the funds being compared have similar strategies, risks and share classes.

A net expense ratio reflects any contractual fee waivers or reimbursements that reduce the amount investors currently pay. Those arrangements can have expiration dates or conditions, so read the prospectus for the period covered rather than assuming a waiver is permanent. Compare funds on the same basis: net with net, the same share-class type, and the same investment category.

What is not in the ratio
Transaction costs incurred when a fund buys or sells securities generally are not included in the expense ratio. The SEC’s rulemaking describes portfolio turnover as an indirect indicator of these costs. Trading costs still reduce the fund’s total return, but they do not appear as an additional operating-expense percentage in the fee table.
What portfolio turnover measures
Trading activity, not a bill
The SEC says the portfolio turnover rate shows how often a fund buys and sells investments. It is reported as a percentage for a fiscal year. A higher rate can signal more frequent trading, which may lead to greater commissions, bid-ask spreads and market-impact costs. It may also produce more realized gains that are distributed to shareholders in taxable accounts.
Turnover is a scale-free comparison signal. It does not tell you the fund’s exact dollar trading bill because the cost of a trade depends on the securities involved, their liquidity, the size and urgency of orders, market conditions and the execution venue. Two funds with the same turnover percentage can have very different trading costs if one trades liquid large-cap shares and the other trades thinly traded securities.
How a 100% turnover rate is calculated
Morningstar defines turnover using the lesser of purchases or sales divided by average monthly net assets. A 100% rate loosely means that, over the year, the amount of purchases or sales used in the calculation equaled the fund’s average assets. It does not prove that every security was traded, that the portfolio was completely replaced, or that investors paid a 100% fee.
Use the figure as a prompt to investigate the strategy, not as a direct estimate of costs. A fund can have 100% turnover because positions are repeatedly adjusted, because a manager changed the portfolio, or because a particular year involved unusual inflows, outflows or market conditions.

Why the historical pattern matters
One fiscal year can be unrepresentative. Review several years of turnover, then look for a persistent pattern, a sharp change or a break that coincides with a new manager, mandate or market environment. The SEC cautions that turnover comparisons are useful only when other factors are held equal.
Where your money can be affected
| Cost channel | What it represents | Where it appears |
|---|---|---|
| Expense ratio | Recurring annual operating expenses deducted from fund assets | Prospectus fee table and shareholder reports |
| Trading friction | Commissions, bid-ask spreads and market impact associated with trading | Reflected in total return; generally outside the expense ratio |
| Tax drag | Capital-gains distributions created when the fund realizes gains | Taxable shareholder account and distribution records |
| Investor-level taxes | Taxes paid on taxable distributions and related income | Investor’s tax return; summarized by a tax-cost ratio |
Trading friction
Every purchase or sale can impose a spread between the price available to buy and the price available to sell. Commissions may apply, and large or urgent orders can move the market against the fund. These costs reduce performance even though they are not listed as a second percentage next to the expense ratio. A high-turnover strategy in illiquid securities therefore warrants closer scrutiny than the same turnover rate in highly liquid securities.

Taxable distributions
When a fund sells securities for a gain, it may distribute the realized gain to shareholders. In a taxable brokerage account, that distribution can create a tax bill even if you did not sell your fund shares. Vanguard explains that lower turnover can reduce realized gains and the potential for a distribution. The actual tax effect depends on what the fund sold, its tax lots, prior losses, distribution timing and your own tax circumstances.
Tax-cost ratio
Morningstar’s tax-cost ratio estimates how much annualized return is reduced by taxes on distributions. A 2% tax-cost ratio means roughly two percentage points of annual return were lost to taxes before the effects of compounding. It is an estimate of historical tax drag, not a promise about your future bill: tax rates, holding periods, distributions and the account owner’s situation can differ.
Why the expense ratio usually comes first
When two funds provide broadly comparable exposure, the net expense ratio is the clearest first screen. It is recurring, directly disclosed and charged whether or not the manager trades heavily. A difference that appears small in one year compounds over a long holding period because the money removed for expenses is no longer invested.

That conclusion applies only after making a genuine like-for-like comparison. A cheaper fund is not automatically preferable if it follows a materially different asset mix, takes more risk, uses a different share class or has implementation costs that overwhelm the fee difference. Compare category, investment style, benchmark exposure and share class before treating the ratios as substitutes for one another.

When turnover can matter more
Expense ratios are close
If otherwise similar funds have nearly the same net expense ratio, turnover and its consequences can help separate them. Examine whether one fund has a consistently higher trading rate, trades less-liquid securities or produces larger taxable distributions. The turnover number itself is not enough; connect it to the fund’s holdings and reported outcomes.
The strategy is inherently active
Some approaches require frequent repositioning, short holding periods or tactical changes. High turnover may be an intentional part of the process rather than evidence of poor management. The relevant question is whether the strategy’s after-cost, category-adjusted performance justifies the additional trading and tax burden.
The portfolio is hard to trade
Turnover in thinly traded bonds, small companies or other less-liquid markets can be more expensive than turnover in deep, liquid markets. Read the shareholder report for discussion of liquidity, position sizes and unusual trading conditions. A high rate paired with difficult-to-trade holdings deserves more investigation than a high rate in a highly liquid portfolio.
You own the fund in a taxable account
Turnover has a second route to your results when realized gains are distributed. Review the fund’s capital-gains distribution history and tax-cost ratio, then compare after-tax returns. A low expense ratio cannot prevent taxes created by distributions.

Account type changes the decision
Taxable brokerage account
Use all four lenses: net expense ratio, multi-year turnover, distributions and after-tax performance. A fund with modest operating expenses can still be tax-inefficient if it realizes frequent gains. Check the timing and size of ordinary-income and capital-gains distributions, and consider whether the fund’s strategy is compatible with your expected holding period. Selling your own shares can create a separate capital gain or loss, so your personal tax result is not identical to the fund’s reported tax-cost ratio.
IRA or 401(k)
Immediate taxes on fund distributions are generally less relevant inside a tax-advantaged retirement account. That shifts emphasis toward the expense ratio, pretax implementation costs and the fund’s ability to deliver the exposure you need. Turnover still matters as an indicator of trading friction and strategy, but the distribution-tax channel is usually deferred or otherwise treated under the account’s rules rather than paid annually in a taxable brokerage statement.
Account rules differ, and withdrawals can have tax consequences. Treat the account distinction as a way to weight the metrics, not as a substitute for checking your plan or tax adviser’s rules.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.A practical comparison process
- Define the peer group. Put funds in the same broad category, investment style, benchmark exposure and share class. Do not compare a low-cost index-style fund with a materially different active strategy and then attribute every performance difference to the fee.
- Record the current net expense ratio. Take the figure from the prospectus fee table or the fund’s shareholder materials. Note whether a waiver or reimbursement is in effect and its stated duration. Compare the net figures on the same date and share-class basis.
- Collect several years of turnover. Use shareholder reports or other official fund documents to identify the normal range, persistent differences and unusual spikes. A single high year should trigger a question, not an automatic rejection.
- Inspect what is being traded. Review portfolio holdings, liquidity information and the manager’s explanation of the strategy. Ask whether the turnover is consistent with the stated process and whether the securities are expensive to trade.
- Measure the tax consequences for taxable ownership. Check historical capital-gains distributions, ordinary-income distributions and Morningstar’s tax-cost ratio where available. Look at after-tax returns rather than relying only on pretax performance.
- Match the analysis to the account. In a taxable account, give distributions and after-tax results meaningful weight. In an IRA or 401(k), give recurring expenses and pretax implementation more weight while still checking trading costs.
- Compare outcomes, not just labels. Evaluate after-cost, category-adjusted performance over a period long enough to include different market conditions. Neither a low expense ratio nor a low turnover rate guarantees superior future results.
- Verify with multiple documents. Use the prospectus, shareholder report and FINRA Fund Analyzer together. The SEC recommends the analyzer for comparing fund fees and expenses; it should complement, not replace, your review of turnover and distributions.
How to read the numbers without overinterpreting them
A low-turnover fund is not automatically cheaper
Low turnover can reduce trading friction and the potential for realized gains, but a fund with a high operating expense can still cost more overall. Start with the recurring expense, then determine whether turnover adds a material second drag.
A high-turnover fund is not automatically bad
Managers may trade to harvest losses, manage risk, meet redemptions or implement a deliberate active process. Judge the result after expenses and trading costs, and ask whether the strategy’s exposure and risk are appropriate for you. Turnover is a clue about implementation, not a quality score.

Turnover does not forecast performance
No single turnover percentage predicts a fund’s future return or exact transaction-cost bill. The SEC characterizes it as an indirect indicator. Market liquidity, execution quality, realized gains, tax lots, investor holding period and account type all change the outcome.
The 10% observation needs context
Morningstar’s turnover glossary reports: “Studies show, however, that funds must have very low turnovers (specifically 10% or less) to make appreciable differences in the capital gains distributions.” Treat 10% as a published observation, not a universal cutoff. Distribution patterns depend on the fund’s gains and losses, shareholder flows, tax lots and the period measured.
Common comparison mistakes
- Comparing unlike funds. A fee difference has little meaning when the funds have different mandates, risks or share classes.
- Treating turnover as a fee. Turnover is an activity percentage. Its dollar cost depends on what was traded and how it was executed.
- Assuming the expense ratio includes all costs. Commissions, spreads and market impact generally sit outside the ratio but reduce total return.
- Using one year of turnover. Look for a multi-year pattern and investigate changes in managers, mandates or markets.
- Ignoring taxes. In a taxable account, distributions can matter more than a small operating-expense difference.
- Using pretax results for every account. Compare after-tax outcomes for taxable ownership and pretax implementation for retirement accounts.
- Reading 100% as total replacement. The Morningstar calculation uses the lesser of purchases or sales and does not mean every security changed hands.
- Assuming historical tax drag is personal tax advice. A tax-cost ratio is an estimate based on distributions and assumptions; your rates and holding period may produce a different result.
A decision framework for two otherwise similar funds
Choose the lower net expense ratio when the funds’ strategies, exposures and share classes are genuinely comparable and there is no meaningful evidence of higher implementation costs. If the ratios are close, move to the next questions: Is turnover persistently higher? Are the securities less liquid? Have trading costs or realized gains reduced reported results? Is the fund intended for a taxable account or a retirement account?

For retirement ownership, recurring expenses and pretax implementation usually dominate, so turnover is mainly a way to assess whether the strategy may incur unnecessary trading friction or depart from its stated process.
Bottom line
The expense ratio is usually the better first filter because it is a recurring, disclosed charge. Portfolio turnover is the second lens: it signals potential trading friction and, in taxable accounts, potential distribution-related tax drag. Compare like-for-like funds with multi-year turnover, liquidity, capital-gains distributions, tax-cost ratios and account-specific after-tax results. No turnover percentage can replace that full comparison.
