Mortgage REITs vs. Treasury Bonds: Income, Rate Risk, and Volatility

Mortgage REITs and Treasury bonds are not interchangeable income investments. A Treasury is a debt claim on the U.S. government with specified coupon and maturity terms. A mortgage REIT is publicly traded equity in a company that finances mortgages or owns mortgage-backed securities, often with leverage. Its distribution can be high, but it is neither a contractual coupon nor a promise of principal repayment. The right comparison depends on the exact Treasury maturity, the specific REIT and its assets, the measurement date, and total return—not headline yield alone.

What you actually own

A Treasury is a government debt security

The SEC’s Investor.gov explains: “U.S. Treasuries are issued by the U.S. Department of the Treasury on behalf of the U.S. government.” Bills, notes, bonds and Treasury Inflation-Protected Securities (TIPS) have different maturities and cash-flow features, so “Treasury bonds” is not one uniform risk exposure.

When you buy an individual fixed-rate Treasury, you lend money to the U.S. government. The security’s terms specify its interest payments and repayment of principal at maturity. The U.S. government’s full faith and credit supports Treasury obligations, but the market price can still move before maturity as interest rates change. Selling before maturity can produce a gain or loss relative to face value.

A mortgage REIT is equity in a leveraged company

The SEC defines the business this way: “Mortgage REITs provide money to real estate owners and operators either directly in the form of mortgages or other types of real estate loans, or indirectly through the acquisition of mortgage-backed securities.” You own shares, not a stated claim to a particular mortgage payment or a fixed repayment date.

Mortgage REITs generally earn the difference between yields on mortgage assets and the cost of financing, adjusted for hedges, operating expenses, credit losses and changes in asset values. Many use short-term repurchase-agreement (repo) financing and derivatives. Borrowing can increase the return on equity when assets perform well and magnify losses when they do not. The exact exposure depends on the company’s portfolio, leverage, funding terms and hedging strategy.

Income: coupon versus distribution

Treasury cash flows are defined in advance

A Treasury coupon and maturity payment are set by the bond’s terms. Your realized result still depends on the purchase price, whether you reinvest coupons, and whether you sell before maturity. A quoted Treasury yield-to-maturity is a bond-pricing measure that assumes a specified purchase price, cash-flow schedule and holding convention; it is not the same metric as a stock dividend yield.

Mortgage REIT distributions can change

A mortgage REIT’s dividend is an equity distribution determined by earnings, financing costs, asset values, hedges, liquidity and the board. It is not a contractual coupon. A high indicated or trailing distribution yield may reflect a falling share price, a temporary payout, realized gains, or risks that could reduce future income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Financial Stability Oversight Council’s 2014 report described a requirement to distribute at least 90% of taxable income as one condition for maintaining REIT status, alongside income and asset tests. That threshold applies to taxable income, not market capitalization. It does not require a fixed dollar amount per share, preserve the current dividend, or prevent a company from reducing or suspending its payout.

Why the yields cannot be placed in one ranking

Before comparing a number, identify:

  • the date and exact Treasury security or maturity;
  • whether the Treasury figure is a coupon, current yield or yield-to-maturity;
  • the exact mortgage REIT, index or sector measure;
  • whether the REIT figure is trailing, indicated or forward distribution yield; and
  • whether you are comparing income only or total return.

A Treasury yield-to-maturity and a mortgage REIT distribution yield describe different claims. Neither, by itself, establishes which investment will produce the better future total return.

How mortgage-backed securities add borrower behavior

Mortgage pools pass through loan cash flows

Mortgage-backed securities (MBS) represent claims on cash flows from pools of home loans. Ginnie Mae, Fannie Mae and Freddie Mac issue or guarantee many agency MBS, while private institutions also securitize mortgages. The guarantees are not identical: Investor.gov states that Ginnie Mae’s guarantee is backed by the full faith and credit of the U.S. government. Fannie Mae and Freddie Mac provide certain guarantees but do not carry that same full-faith-and-credit guarantee. Private-label MBS have their own structures and credit risks.

Consequently, “agency mortgage REIT” does not mean the shareholder owns a government bond. It usually means the REIT owns agency MBS or related instruments, while the shareholder still bears equity, leverage, funding, hedging and market risks. Credit-focused mortgage REITs can add borrower-default, loss-severity and property-market exposure.

Falling rates can return principal early

Homeowners can refinance when mortgage rates fall. The resulting prepayments return principal to MBS investors sooner than scheduled, often when comparable replacement investments offer lower yields. This is reinvestment risk: the mortgage asset may pay off precisely when its high coupon is most valuable.

Rising rates can extend duration

When rates rise, refinancing usually slows. Principal remains outstanding longer, so the MBS behaves as though its duration has extended. The New York Fed describes this as negative convexity: as rates rise, MBS prices can become increasingly sensitive to additional rate increases. An MBS therefore does not respond like a plain fixed-maturity Treasury with the same stated term.

Interest-rate risk in each investment

Treasury price sensitivity

For a fixed-rate Treasury, market yields and prices generally move in opposite directions. Maturity and coupon determine sensitivity; a long-maturity Treasury normally has more duration exposure than a short-maturity Treasury. If you hold an individual bond to maturity and the issuer pays as promised, interim quoted-price changes do not alter the scheduled coupon and principal cash flows. Selling early makes the market price immediately relevant.

Mortgage REIT rate exposure is layered

A mortgage REIT share price reflects several moving parts at once:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • the market value and duration of mortgage assets;
  • prepayment and extension behavior;
  • the spread between mortgage assets and Treasuries or swaps;
  • repo rates, margin requirements and the availability of financing;
  • hedge gains and losses, including basis risk when hedges do not move in lockstep with assets;
  • credit performance for non-agency or credit-sensitive assets;
  • changes in book value per share; and
  • equity-market sentiment and the discount or premium to reported book value.

Two REITs can therefore react differently to the same rate move. One may hold mostly agency securities and hedge duration; another may emphasize credit assets whose results depend more on employment, housing prices and defaults.

Leverage and the mechanics of a loss

Why borrowing magnifies equity changes

Leverage means a REIT controls more mortgage assets than it could purchase with shareholder capital alone. Repo financing is short term, so the company must continually roll funding or replace it. A fall in asset prices reduces book equity. If debt does not fall at the same time, leverage rises mechanically, potentially prompting lenders to demand more collateral or the company to sell assets.

The New York Fed’s illustrative sensitivity

A 2014 Federal Reserve Bank of New York staff report gave a simplified example: with leverage of 10, a 1% decline in MBS prices corresponds to a 10% decline in book equity. This is a sensitivity illustration under an assumed leverage ratio, not a forecast or a statement of typical current leverage.

The same report described agency-REIT leverage as between 6 and 10 at the time, compared with 10 to 16 before the financial crisis. Those figures are historical report context, not a current sector statistic. A present-day assessment requires the company’s latest filings, including assets, repo counterparties, collateral terms, hedges and liquidity.

Funding stress can matter even without a large rate move

A REIT can face pressure when repo lenders reduce financing, increase haircuts or require additional collateral. Forced asset sales can lock in losses and push prices lower. Hedges can reduce duration exposure but introduce their own cash requirements, counterparty exposure and basis risk. These mechanisms explain why a mortgage REIT’s equity volatility cannot be inferred from the coupon on its mortgage assets.

What “volatility” means in this comparison

Do not assume a fixed volatility multiple

Treasury prices respond mainly to changes in yields, duration and the chosen maturity. A mortgage REIT’s stock combines mortgage-market behavior with leverage, financing conditions, hedging, credit risk, company execution and broad equity-market sentiment. Agency and credit-sensitive REITs may behave differently, and the relationship can change across periods.

The available official sources do not establish a matched, current realized-volatility comparison for a defined Treasury maturity and a defined mortgage-REIT universe. It is therefore not supportable to say that mortgage REITs are always a specific multiple more volatile. Compare dated total-return and volatility data only when the security, index, period, currency and reinvestment assumptions match.

Use total return, not distribution yield, to measure an outcome

For a Treasury, total return over a period combines coupon income, reinvestment and the change in market price. For a mortgage REIT, it combines cash distributions and the change in share price. A large distribution can coexist with a falling share price or declining book value. A lower-yielding Treasury can deliver a higher total return over a particular period if rates fall and its price rises, or a lower one if rates rise and it is sold before maturity.

How Treasury benchmarks relate to mortgage markets

The Federal Reserve Bank of St. Louis explains: “The 10-year Treasury note specifically acts as a benchmark or base rate for the 30-year mortgage rate because it has a closer duration to the average mortgage.” Mortgage lenders add spreads for servicing, credit, liquidity, capital and the borrower’s option to prepay. MBS and Treasuries respond to some of the same economic signals, but investors demand additional yield for mortgage-related risks and costs.

This benchmark relationship helps explain mortgage pricing; it does not determine a mortgage REIT’s dividend or shareholder return. A REIT’s result also depends on the spread it earns, leverage, hedge performance, funding and the market’s valuation of its equity.

A 2026 Federal Reserve Bank of Boston analysis reported that about 80% of the variation in coupon spreads since 2006 was related to factors associated with the mortgage prepayment option. That statistic concerns the authors’ analysis of mortgage-market spread mechanics, not mortgage-REIT volatility or a forecast of future returns.

A like-for-like comparison framework

Question Treasury bond Mortgage REIT equity
What is the claim? Debt owed by the U.S. government under stated security terms. Equity ownership in a company that invests in mortgages, loans or MBS.
How is income set? Coupon and principal schedule are specified; market yield depends on price. Distribution depends on taxable income, financing, hedges, asset values and board decisions.
What is the time horizon? A stated maturity for an individual bill, note, bond or TIPS. No maturity; shares can be sold, and the portfolio’s effective duration changes.
What happens when rates fall? Existing fixed-rate Treasury prices generally rise. Asset prices may rise, but faster mortgage prepayments can force reinvestment at lower yields.
What happens when rates rise? Existing fixed-rate Treasury prices generally fall, with longer maturities usually more sensitive. Prepayments may slow and duration extend; funding, hedges, spreads and leverage can amplify equity effects.
Leverage The individual bond is not normally leveraged by the holder. Often material at the company level, commonly using repo and derivatives.
Credit and guarantee Backed by the U.S. government’s full faith and credit. Depends on agency or private assets, company structure, counterparties and shareholder equity.
Liquidity and price Market price changes before maturity; selling early can realize a gain or loss. Exchange-traded share price can move with book value, financing conditions and equity sentiment.
Most useful first metric Yield-to-maturity and duration for the exact Treasury. Total return, book value, leverage, funding, hedge profile and payout history for the exact REIT.

How to evaluate a specific mortgage REIT

  1. Identify the portfolio. Read the latest Form 10-K and determine the proportion of agency MBS, non-agency MBS, commercial mortgages, residential credit or other assets. Note the guarantees and credit exposures rather than assuming all mortgage assets are equivalent.
  2. Measure leverage and funding. Record debt-to-equity or assets-to-equity, repo balances, average haircuts, maturity of borrowings and available liquidity. Check whether funding is concentrated among a small number of counterparties.
  3. Examine duration and prepayment assumptions. Review estimated duration, weighted-average coupon, expected prepayment speeds and how those estimates change under higher or lower rates. Look for extension risk if refinancing slows.
  4. Read the hedge disclosures. Identify interest-rate swaps, swaptions, Treasury positions and other hedges. Compare hedge notional and duration with the asset portfolio, and look for basis, margin and counterparty risks.
  5. Track book value and distributions. Compare book value per share, comprehensive income, realized gains or losses and distributions over several reporting periods. A payout that exceeds sustainable earnings can reduce capital.
  6. Compare market price with book value carefully. A discount can reflect expected asset losses, financing risk or future payout reductions; a premium can embed confidence in management and asset quality. Neither discount nor premium is an automatic bargain or warning.
  7. Define the comparison Treasury. Select the exact maturity or duration and record its yield and price on the same date as the REIT data. Comparing a short Treasury with a leveraged long-duration mortgage portfolio can produce a misleading conclusion.
  8. Use a common holding period. Calculate distributions plus price change for both investments over the same dates, with the same treatment of reinvestment. Label whether the result is before taxes, fees and transaction costs.

How to choose the right risk lens

When capital stability and a known date matter most

An individual Treasury held to maturity offers a specified schedule of coupons and principal, subject to the issuer’s obligation and your reinvestment decisions. Its interim market value still matters if you may need to sell, pledge it as collateral or compare your account’s daily value.

When variable income and equity risk are acceptable

A mortgage REIT may suit an investor who understands that distributions can change and that leverage can make book value and share price move sharply. The decision should be based on the specific portfolio and financing structure, not on a sector yield screen.

When the rate outlook is uncertain

Do not reduce the decision to “rates up” or “rates down.” Falling rates can support Treasury prices but accelerate MBS prepayments. Rising rates can hurt Treasury prices and extend MBS duration while also raising the cost or reducing the availability of short-term financing. The direction and speed of the move, the yield curve, spreads and hedge positioning all matter.

Dated market context: what one issuer reported for 2025

In its 2025 annual report published in 2026, Invesco Mortgage Capital described the 2025 market backdrop as a 43-basis-point decline in the 10-year Treasury yield to 4.15%, a 68-basis-point decline in the five-year yield to 3.71% and a 78-basis-point decline in the two-year yield to 3.47%. These are that issuer’s description of 2025 conditions, not current 2026 yields and not a sector-wide forecast. Any current comparison should replace them with same-day data for the chosen Treasury and REIT.

Common mistakes and how to correct them

  • “The REIT yield is higher, so the return is higher.” Correct it by calculating total return and checking whether the distribution is sustainable.
  • “A Treasury cannot lose money.” Correct it by separating a hold-to-maturity cash-flow outcome from the price loss that can occur when selling before maturity.
  • “All MBS are government-backed.” Correct it by identifying Ginnie Mae, Fannie Mae, Freddie Mac or private-label exposure and the precise guarantee.
  • “Mortgage REITs are just mortgage bonds.” Correct it by accounting for the REIT’s equity, leverage, repo funding, hedges and stock-market valuation.
  • “One rate move predicts every REIT.” Correct it by reading the company’s duration, prepayment assumptions, asset mix and hedge disclosures.
  • “Historical leverage figures are current.” Correct it by treating the New York Fed’s 2014 ranges as historical context and using the latest filing for present leverage.
  • “A benchmark Treasury determines the dividend.” Correct it by treating the 10-year Treasury as a mortgage-market reference point, not a direct predictor of shareholder distributions.

Bottom line for the comparison

Treasuries and mortgage REITs can both provide income exposure to interest-rate markets, but they deliver it through fundamentally different claims. A Treasury supplies contractual cash-flow terms and a stated maturity, while a mortgage REIT supplies an equity stake in a leveraged mortgage-finance business whose distributions and book value can change. Compare an exact Treasury maturity with an exact REIT, use dated total returns, and inspect prepayment, leverage, funding, hedges, guarantees and payout history before treating one as an alternative to the other.
