Mortgage REITs vs. Traditional REITs: Key Differences for Investors

The short answer: A traditional REIT usually means an equity REIT, which owns and operates properties and collects rent. A mortgage REIT (mREIT) lends to property owners or buys mortgages and mortgage-backed securities, earning interest instead. Equity REITs therefore depend mainly on occupancy, rents, property values and operating costs; mREITs depend mainly on interest-rate spreads, leverage, hedging, prepayments, refinancing and borrower credit. Both can distribute substantial income, but a high yield is not proof of safety.

What is the difference between a mortgage REIT and a traditional REIT?

“Traditional REIT” is not a formal category. Investors generally use it as shorthand for an equity REIT. Equity REITs mostly own and operate income-producing real estate such as apartments, offices, warehouses, hotels, shopping centers, health-care facilities or data centers. Their primary revenue is rent and related property income.

Mortgage REITs mostly provide financing to real-estate owners and operators or invest in loans and mortgage-backed securities (MBS). Their primary revenue is interest. They may also gain or lose money as the market value of their loans, securities and hedges changes.

A hybrid REIT combines both activities. It can own properties while also holding mortgages or other real-estate credit. Read the issuer’s filings rather than assuming its name tells you how much of each activity it conducts.

Equity and mortgage REIT are different from listed, public non-listed and private. A listed mREIT and a listed equity REIT both trade on an exchange, while a non-traded or private vehicle may have very different liquidity and valuation risks. Always evaluate both axes.

How the two REIT models make money

Equity REIT cash flow: property operations

An equity REIT collects contractual rent and other property income, then pays property taxes, utilities, maintenance, insurance, payroll, management costs, interest and other expenses. Its operating performance is tied to net operating income, occupancy, lease renewals, rent increases and the supply and demand for its property sector.

Property sales can create gains, but selling buildings is not the normal recurring cash-flow engine. Changes in capitalization rates, local development, tenant demand and the cost of property debt affect the market value of the portfolio and the REIT’s ability to refinance or acquire assets.

mREIT cash flow: lending and securities

An mREIT buys or originates mortgages, commercial real-estate loans, agency or non-agency MBS and related credit assets. It receives interest and principal payments and pays interest on borrowings, servicing costs, management expenses and the cost of interest-rate hedges. The central recurring measure is the spread between asset yields and the all-in cost of funding and hedging.

Some mREITs use short-term repurchase agreements or other borrowing to finance a larger asset portfolio than their equity alone could purchase. Leverage can increase returns when asset yields exceed funding costs, but it also magnifies losses when spreads compress or asset values fall. A security’s filings should explain the exact borrowing arrangements and hedge instruments.

Why hybrids require extra reading

A hybrid may receive rent from properties and interest from mortgages, so a single headline yield or a single operating metric can hide important exposures. Separate the property portfolio from the credit portfolio, then examine leverage, maturities, hedges and distribution coverage for each.

Are mortgage REITs riskier?

There is no universal risk ranking, but mREITs are usually more directly exposed to financial-market mechanics. The SEC Investor.gov describes mortgage REITs as tending to be more leveraged than REITs focused on properties. That leverage makes funding liquidity, margin requirements, collateral values and hedge effectiveness especially important.

Equity REITs are not low-risk. A recession can reduce occupancy and rent growth; a weak property sector can lower asset values; rising construction or labor costs can squeeze margins; and heavy property debt can create refinancing pressure. Their risks are generally easier to connect to physical assets and operating results, while mREIT risks can change rapidly with rates, spreads and market liquidity.

Risk question Equity REIT mREIT
What happens if tenants leave? Vacancy lowers rent and raises leasing costs; effects depend on location and property type. Tenant vacancy matters indirectly through the borrower’s ability to repay.
What happens if rates rise? Property debt becomes more expensive and valuation multiples may contract; rent growth and lease structure can offset some effects. Funding costs can rise faster than asset yields, compressing spreads and reducing book value; hedges and asset repricing determine the result.
What happens if borrowers default? Usually an indirect concern through tenants and property-level borrowers. Direct credit losses, workout costs and collateral-value declines are possible.
What happens if assets must be sold quickly? Buildings can be illiquid and expensive to transact. Marketable securities may trade more readily, but forced sales, margin calls and wide bid-ask spreads can be severe in stressed markets.

Which REIT is better when interest rates rise?

Neither type automatically wins. The effect depends on the speed and direction of rate moves, the shape of the yield curve, asset duration, funding maturities, hedge positions, credit conditions and the economic cycle.

Environment Potential equity-REIT effect Potential mREIT effect What to inspect
Rapid rate increases Higher borrowing costs and lower property valuation multiples; contractual rent escalators or strong demand may help. Funding costs can jump, spreads can narrow and book value can fall if hedges do not offset duration exposure. Debt maturities, fixed versus floating debt, hedge notional, asset duration and spread sensitivity.
Gradual increases with strong growth Occupancy and rents may improve enough to offset higher financing costs in sought-after sectors. Floating-rate assets or timely repricing may support spreads, but leverage remains a key risk. Lease repricing, tenant demand, asset reset frequency and distribution coverage.
Falling rates Refinancing may become cheaper, although property values and rents still depend on economic conditions. Prepayments and refinancing can force reinvestment at lower yields; falling rates may also change hedge values. Prepayment assumptions, asset convexity, reinvestment plans and hedge duration.
Recession with credit stress Vacancy, rent concessions and property values may weaken. Defaults, credit losses, collateral declines and tighter funding can arrive together. Tenant and borrower concentration, loan-to-value ratios, nonperforming assets and liquidity.

Look beyond the central bank’s policy rate. An mREIT can benefit from a particular rate move if its assets reprice faster than its liabilities, while another mREIT can be hurt by the same move because of different duration or hedges. An equity REIT with long-term fixed-rate debt may be less exposed immediately than one that must refinance soon.

How mREIT dividends work

REIT qualification generally requires distributing at least 90% of taxable income to shareholders each year. The Board of Governors of the Federal Reserve System describes this requirement in its 2026 Z.1 table materials. The SEC Investor.gov also states that most REITs pay at least 100% of taxable income to shareholders, although the legal qualification threshold is 90%.

This rule concerns taxable income, not a promise that the dividend will be maintained. A REIT can reduce its payout, issue shares, sell assets or borrow to manage liquidity. Conversely, accounting earnings can differ from taxable income, so a distribution may not match the period’s reported net income.

Dividend tax character can include ordinary income, capital gains and return of capital. The SEC Investor.gov’s REIT overview says most REIT dividends are generally treated as ordinary income and do not receive the reduced tax rates available for many other corporate dividends. The actual character is reported for the specific year and security; review the issuer’s tax information and consider your own tax situation.

Do not rank REITs solely by indicated yield. Compare the payout with recurring cash generation, interest expense, asset sales, share issuance, leverage, book-value changes and management’s stated coverage measures. A yield elevated by a falling share price may signal rising risk rather than a bargain.

Use the right operating measure for each type

Equity REIT measures

GAAP net income includes depreciation of real estate, even though a well-maintained property may retain or increase its value. Nareit defines funds from operations (FFO) as GAAP net income excluding gains or losses from most property sales and depreciation of real estate. FFO is therefore useful for comparing recurring property operations, but it is not cash flow available for every purpose.

  • Occupancy and lease spreads: indicate current demand and the pricing of renewals or new leases.
  • Debt maturity and interest coverage: reveal refinancing exposure and the ability to service obligations.
  • Capital expenditure needs: matter because recurring maintenance and tenant improvements reduce cash available for distributions.

mREIT measures

  • Net interest spread or margin: compares asset income with funding and, where disclosed, hedging costs.
  • Book value per share: can move with changes in security prices, rates, spreads and hedge values; it is not the same as liquidation value.
  • Duration and convexity: describe sensitivity to rate changes and mortgage prepayments.
  • Hedge composition: includes the instruments, maturities and notional amounts used to manage rate exposure.
  • Credit quality: includes delinquency, nonperforming assets, loan-to-value ratios, loss reserves and borrower or geographic concentration.
  • Distribution coverage and leverage: indicate how much of the payout is supported by recurring earnings and how much risk is created by borrowed capital.

Issuer definitions differ. Use the 10-K, 10-Q and earnings materials to reconcile management’s metrics with the underlying portfolio rather than comparing one headline number across unrelated mREITs.

Valuation: yield is only one input

For an equity REIT, compare the share price with the value and earning power of the property portfolio. FFO multiples, same-property trends, occupancy, lease duration, development commitments and debt costs help explain whether a premium or discount is justified.

For an mREIT, compare the share price with reported book value or an appropriately defined net asset value, then investigate why the difference exists. A discount can reflect expected credit losses, expensive funding, weak liquidity, management fees, dilution risk or concern that book value will fall. A premium can reflect portfolio quality, financing access, hedging discipline or confidence in management, but it can also make the security vulnerable if expectations change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not compare an equity REIT’s FFO multiple directly with an mREIT’s price-to-book ratio. They measure different businesses.

How to research a specific REIT

  1. Identify the structure. Confirm whether the company is an equity, mortgage or hybrid REIT and whether it is exchange-listed, public non-listed or private.
  2. Read the latest 10-K and 10-Q. For equity REITs, map properties, tenants, lease expirations, occupancy, debt and capital spending. For mREITs, map loans or securities, financing, maturities, hedges, duration and credit exposure.
  3. Reconcile the dividend. Compare the declared distribution with recurring operating cash flow, FFO or mREIT earnings measures, taxable-income disclosures and any return-of-capital component.
  4. Stress the balance sheet. Ask what happens if rates rise, spreads widen, property values fall, prepayments accelerate or a major tenant or borrower fails.
  5. Check concentration. Look for dependence on one property sector, geography, tenant, borrower, security type, funding source or derivative counterparty.
  6. Review incentives. Examine management fees, external versus internal management, share issuance practices and compensation tied to asset growth, book value or total returns.
  7. Check liquidity and trading terms. Listed shares can be sold during market hours but still fluctuate sharply. Non-traded and private interests may have limited redemption, delayed valuations or no dependable secondary market.

Listed, non-traded and private REITs are a separate decision

Investors can buy listed REIT shares through a brokerage account or obtain diversified exposure through a REIT mutual fund or ETF. Those choices do not eliminate market risk, but quoted prices and regular filings make them easier to monitor than many private offerings.

Non-traded REITs deserve additional scrutiny. The SEC Investor.gov says upfront fees are typically approximately 9% to 10%. It also warns that these investments can be illiquid, difficult to value and fee-heavy, and that distributions may be funded from offering proceeds or borrowings rather than operating income. A distribution funded this way is not evidence that the underlying portfolio is producing sufficient cash.

Ask about redemption limits, valuation frequency, leverage, fees, distribution funding and the conditions under which shares can be sold before committing capital. Do not assume that a non-traded structure is safer simply because its quoted price does not change every day.

A practical decision framework

Choose an equity-oriented approach when

  • You want exposure to property-level rent and long-term real-estate operations.
  • You are prepared to analyze occupancy, lease terms, property supply, tenant health and capital spending.
  • You prefer FFO and same-property trends to be central performance indicators.

Consider an mREIT-oriented approach only when

  • You understand leverage, duration, funding liquidity, prepayments and hedging.
  • You can tolerate rapid changes in book value and potentially volatile dividends.
  • You are willing to read credit-quality, financing and distribution-coverage disclosures.

Use a diversified fund when

  • You do not want one issuer’s tenant, property, borrower or hedge decisions to dominate results.
  • You accept that a fund can still hold a mix of equity and mortgage REITs, so review its mandate and holdings.
  • You want the convenience of one trade while accepting fund expenses and market risk.

There is no correct choice independent of the investor’s time horizon, income needs, tax position, diversification and tolerance for drawdowns. “Higher yield” and “better REIT” are not interchangeable descriptions.

Common mistakes to avoid

  • Treating every REIT as a landlord. An mREIT may own few or no buildings; analyze its loans, securities and funding.
  • Assuming a rate cut is automatically positive. Lower rates can reduce mREIT asset yields and accelerate mortgage prepayments.
  • Using FFO for an mREIT without adjustment. FFO is designed to illuminate property operations; mREITs require spread, book-value, duration and credit analysis.
  • Confusing the 90% rule with dividend safety. The rule concerns taxable-income distribution and does not guarantee coverage or stability.
  • Ignoring return of capital. A portion of a distribution may reduce tax basis rather than represent current operating income.
  • Comparing a listed share with a non-traded offering only by yield. Liquidity, fees, valuation methods and distribution funding can be radically different.
  • Relying on a single quarter. Rate-sensitive portfolios and property operations can look temporarily strong or weak; examine trends and maturity schedules.

Bottom line for investors

Equity REITs are operating real-estate businesses whose economics center on rent, occupancy and property values. mREITs are leveraged real-estate lenders and securities investors whose economics center on interest spreads, funding, hedges, prepayments and credit. Both can be income vehicles and both can lose money. Match the security to the risk you can analyze, verify the exact portfolio and distribution source in regulatory filings, and treat the dividend as an outcome to test—not the investment thesis by itself.
