Mortgage REITs vs. Equity REITs: Key Differences for Investors

By TheFinanceBase Team 11 min read

The difference is what the REIT owns and how it earns income. Equity REITs primarily own and operate income-producing real estate, collecting rent after property expenses. Mortgage REITs (mREITs) finance real-estate owners through mortgages or other real-estate loans, or hold mortgage-backed securities and earn interest and related investment income. That distinction changes each category’s main risks: property operations and occupancy for equity REITs; interest rates, borrowing, credit and mortgage-asset behavior for mREITs.

What is the difference between mortgage REITs and equity REITs?

Both are real estate investment trusts, but they sit at different points in the real-estate capital structure. An equity REIT is generally a landlord or property operator. A mortgage REIT is generally a lender or investor in mortgage-related assets.

Comparison Equity REITs Mortgage REITs
Primary assets Income-producing properties such as apartments, offices, warehouses, retail centers or other specialized real estate. Mortgages, other real-estate loans, or mortgage-backed securities.
How income is generated Rent and other property income, less operating expenses, interest and other costs. Interest and investment income from loans or mortgage securities, less funding costs, hedging costs, credit losses and other expenses.
Main operating exposure Occupancy, rents, lease renewals, property expenses, property values and conditions in the relevant real-estate sector. Interest rates, borrowing conditions, credit performance, prepayments, liquidity and the design of mortgage-related assets.
Typical use of leverage Debt is used to acquire or develop properties; leverage varies substantially by company. The SEC says mortgage REITs tend to use more borrowed capital than property-focused REITs, although that is a category-level tendency, not a rule for every company.
What to examine in filings Property type and geographic concentration, occupancy, rent trends, debt maturities and management’s operating outlook. Portfolio composition, borrowing and leverage, interest-rate and credit exposure, hedging and the latest Form 10-K risk factors.

The U.S. Securities and Exchange Commission (SEC) describes this property-versus-financing distinction in its Investor Bulletin: Publicly Traded REITs (Aug. 30, 2016) and Investor Bulletin: Real Estate Investment Trusts (Dec. 9, 2011). Those bulletins are useful for understanding the categories, but they do not establish a current ranking of yields, returns or safety.

How equity REITs make money

Owning and operating property

An equity REIT buys, develops or owns real estate that produces income. Apartment owners collect residential rent; warehouse owners lease logistics space; office owners receive office rent; and retail owners collect payments from stores and other tenants. Specialized REITs may own health-care facilities, data centers, hotels, self-storage properties or other sectors.

The REIT’s result depends on the spread between property income and the costs of running and financing the portfolio. Important line items include occupancy, rental rates, lease expirations, concessions, repairs, utilities, insurance, property taxes, payroll, capital improvements and interest expense. A property can be valuable yet produce weak cash flow if vacancies rise or expenses increase faster than rents.

Sector-specific economic exposure

Property type determines which economic forces matter most. The SEC notes that business spending is particularly relevant to office and industrial REITs, while consumer spending has a greater bearing on retail and residential REITs. A residential REIT may be affected by household formation and local employment; an industrial REIT may depend on manufacturing, trade and logistics demand. Therefore, “equity REIT” is not a single operating profile.

Property values and financing

Higher interest rates can raise acquisition and refinancing costs and can reduce the price investors are willing to pay for property cash flows. Lower rates may reduce financing costs and support valuations, but they can also signal weaker economic conditions. The effect depends on lease structure, debt maturities, property quality, location and the company’s balance sheet.

How mortgage REITs make money

Loans and mortgage-backed securities

Mortgage REITs provide money to real-estate owners and operators through mortgages or other real-estate loans, or acquire mortgage-backed securities (MBS). Their income is tied to the interest and principal payments generated by those assets rather than to collecting rent directly.

A simplified earnings model is the difference between the yield on mortgage assets and the cost of funding them, adjusted for credit losses, operating expenses, hedging and changes in asset values. The actual accounting and portfolio structures vary, so an investor should read the company’s description of its assets and financing instead of assuming that every mREIT follows the same model.

Why financing matters so much

The SEC says mortgage REITs tend to be more leveraged—that is, they use more borrowed capital—than REITs focused on properties. Borrowing can magnify income when asset returns exceed funding costs, but it can also magnify losses when funding becomes more expensive, asset values fall or lenders demand additional collateral. “Tend to” does not mean every mREIT is more leveraged than every equity REIT; company-level leverage must be checked in the latest filings.

Hedging and its limits

Many mortgage REITs use derivatives or other hedging techniques to manage interest-rate and credit risks. Hedging can reduce the effect of an adverse rate move, but it introduces its own costs, counterparty exposure, basis risk and execution risk. A hedge may protect one part of a portfolio while leaving another exposed, especially when asset and funding rates do not move together.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How interest rates affect the two categories

Both categories are interest-rate sensitive, but the transmission mechanism differs. A rate move does not automatically make one category better or worse in every environment.

Rate effects on equity REITs

  • Debt costs: Variable-rate debt and maturing loans may become more expensive when rates rise.
  • Acquisition economics: Higher borrowing costs can reduce the return available on new property purchases.
  • Property valuations: Investors may apply higher required returns to real estate, putting downward pressure on values.
  • Dividend competition: When bond yields rise, a REIT dividend may appear less attractive relative to lower-risk income alternatives.
  • Operating demand: Rate changes can influence employment, construction, consumer spending and business investment, which then affect occupancy and rents.

Lease duration and debt structure matter. A REIT with long leases and mostly fixed-rate debt may experience a different near-term effect from a REIT that must refinance substantial debt soon.

Rate effects on mortgage REITs

  • Funding spread: Rising short-term funding costs can compress the difference between income from mortgage assets and financing costs.
  • Asset values: Rate changes can alter the market value of loans and MBS.
  • Hedging performance: The benefit of a hedge depends on how closely it offsets the asset and funding exposures.
  • Prepayments: When rates fall, homeowners may refinance. The resulting return of principal can force an MBS investor to reinvest at less attractive yields.
  • Credit conditions: Economic stress accompanying a rate move can increase the chance that borrowers or counterparties perform poorly.

The SEC’s MBS glossary identifies prepayment risk as a key issue: a homeowner’s refinancing can return principal earlier than expected, leaving the investor with fewer high-yielding assets and potentially less attractive reinvestment choices. MBS can also involve market and liquidity risks.

Are mortgage REITs riskier than equity REITs?

There is no universal risk ranking. The categories have different dominant risks, and individual companies can differ sharply in leverage, asset quality, debt structure, hedging and management.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Risks that are especially important for equity REITs

  • Vacancy, tenant defaults and weaker rent growth.
  • Concentration in one property type, tenant, metropolitan area or industry.
  • Property operating costs, insurance and maintenance requirements.
  • Refinancing risk when property debt matures.
  • Declining property values that reduce asset coverage or make acquisitions less attractive.
  • Economic conditions that weaken demand for the specific sector, such as office employment or retail sales.

Risks that are especially important for mortgage REITs

  • Interest-rate changes that reduce asset values or increase funding costs.
  • Leverage that magnifies both gains and losses.
  • Borrower, issuer or counterparty credit problems.
  • Prepayments that return principal when replacement investments offer lower yields.
  • Liquidity constraints in mortgage-related markets.
  • Hedging costs, imperfect offsets and derivative-counterparty exposure.

A high distribution yield does not prove that an mREIT or equity REIT is financially strong. Yield can rise because a share price fell, because distributions are exposed to future cuts, or because the business is accepting substantial risk. Compare the underlying assets, leverage, cash-flow capacity, trading status and filing disclosures before drawing a conclusion.

What to compare in an equity REIT filing

  1. Property mix: Identify the sectors owned and the percentage of revenue or assets represented by each one.
  2. Geographic and tenant concentration: Look for dependence on a small number of markets or tenants.
  3. Occupancy and leasing: Review current occupancy, lease expirations, rent changes, renewals and concessions.
  4. Property-level cash flow: Check whether income is growing after operating expenses and recurring capital needs.
  5. Debt profile: Examine total debt, fixed-versus-variable rates, secured debt, maturities and covenant requirements.
  6. Management disclosures: Read the business and risk-factor sections for demand assumptions, development exposure and refinancing plans.

Do not infer that a diversified label eliminates risk. A REIT can own many buildings while remaining concentrated in one economically sensitive sector.

What to compare in a mortgage REIT filing

  1. Asset composition: Determine whether the portfolio consists mainly of agency MBS, non-agency MBS, residential loans, commercial loans or another mix. “Mortgage REIT” alone is not enough detail.
  2. Credit exposure: Identify who bears losses when borrowers, loan issuers or counterparties fail and how credit quality is monitored.
  3. Leverage: Review the company’s stated leverage measures, secured and unsecured borrowing, collateral requirements and sensitivity to asset-value declines.
  4. Funding maturities: Check when borrowing must be renewed and how dependent the strategy is on short-term financing.
  5. Interest-rate sensitivity: Read the company’s scenario analysis and descriptions of duration, repricing and basis exposure.
  6. Hedging: Identify instruments used, the risks they address, their costs and the risks they do not offset.
  7. Liquidity: Review available cash, unencumbered assets, margin requirements and the ability to sell assets during stressed markets.
  8. Form 10-K risk factors: The SEC specifically directs investors to review the latest mortgage REIT Form 10-K, including its risk-factor section.

Publicly traded, non-traded and private are separate classifications

“Mortgage” and “equity” describe investment focus. “Publicly traded,” “non-traded” and “private” describe how investors access the vehicle, how shares are priced and how readily they can sell. Do not treat these as interchangeable labels.

Publicly traded REITs

Public REIT shares are listed on an exchange and have readily available market prices during trading hours. Investors generally buy or sell them through a brokerage account. REIT mutual funds and exchange-traded funds are additional ways to obtain diversified REIT exposure without selecting one company.

Non-traded and private REITs

Non-traded REITs are not exchange-listed. The SEC warns that they can involve limited liquidity, less transparent valuations, distribution risks and conflicts of interest. Its 2011 investor bulletin says upfront sales commissions and offering fees for non-traded REITs were approximately 9% to 10% at that time; that figure describes non-traded offerings, not the cost of buying a publicly traded REIT share. Private vehicles have their own eligibility, disclosure, valuation and liquidity terms.

A vehicle can therefore be an equity REIT and publicly traded, an equity REIT and non-traded, or a mortgage REIT with a different access structure. Evaluate the investment focus first, then evaluate the trading and disclosure format.

REIT distributions and taxes

SEC investor education materials describe a U.S. REIT distribution rule requiring at least 90% of taxable income to be distributed to shareholders. This is a description from the SEC’s 2016 bulletin, not a substitute for checking current tax law, the REIT’s filings or your own tax situation.

The SEC also says REIT dividends do not typically receive the tax treatment given to qualified dividends. The actual treatment can vary by distribution type, account type, current law and individual circumstances. Ordinary income, capital-gain distributions and any applicable deductions should be reviewed with current IRS guidance or a tax professional.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not confuse a required distribution with guaranteed income. A REIT can face weaker operating results, financing stress or asset losses, and its board can change the distribution.

How to choose which type fits a research question

Start with the exposure you actually want, rather than with the highest displayed yield.

When an equity REIT may be the more direct exposure

  • You want an operating-business connection to rents, occupancy and property values.
  • You can evaluate a specific real-estate sector and its local or industry demand.
  • You prefer to analyze leases, properties and debt maturities rather than mortgage-market spreads.
  • You understand that property income can be cyclical and that valuations can move with interest rates.

When a mortgage REIT may be the more direct exposure

  • You are prepared to analyze mortgage assets, borrowing, leverage and hedges.
  • You understand that a large distribution can coexist with material financing and market risk.
  • You can interpret prepayment, credit, liquidity and interest-rate sensitivities.
  • You are willing to read the latest Form 10-K rather than relying on a category label.

These are analytical fit questions, not a prediction that one category will outperform the other. No current, comparable equity-versus-mortgage REIT yield, return or valuation statistic establishes a general winner.

A practical due-diligence checklist

  • Confirm whether the company owns operating properties, finances real estate, holds MBS, or combines strategies.
  • Record the principal property or mortgage sectors and any geographic, tenant or borrower concentration.
  • Measure leverage using the company’s own definitions and reconcile those figures with total debt and collateral requirements.
  • List major debt or funding maturities and the proportion exposed to variable rates or refinancing.
  • Read the latest Form 10-K risk factors, management discussion and portfolio tables.
  • For MBS exposure, identify prepayment, market, liquidity and credit risks.
  • For property exposure, examine occupancy, rent changes, lease expirations, operating expenses and capital needs.
  • Check whether the shares are publicly traded, non-traded or private, and understand the resulting liquidity and valuation limits.
  • Review distribution history and coverage, but do not treat the latest yield as a quality score.
  • Consider the tax treatment in the account and jurisdiction where you hold the investment.

Common mistakes to avoid

Assuming all REITs behave like landlords

An mREIT may have little direct exposure to occupancy or rent collection. Its results can instead depend on financing spreads, asset prices, borrower credit and prepayments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming every mREIT is highly leveraged

The SEC says mREITs tend to use more borrowed capital, but the statement is not universal. Compare each company’s leverage, funding and collateral disclosures.

Calling one category safer without defining the period

Equity REITs can suffer from vacancies and property downturns; mREITs can suffer from rate shocks, credit losses and liquidity stress. The relevant risk depends on the company, portfolio and market conditions.

Comparing headline yields without comparable data

Yield figures can be measured at different dates, use different distribution assumptions and reflect different levels of risk. There is no established current statistic here showing that one category yields more or performs better.

Mixing investment focus with access format

A public listing can improve price visibility and trading access, but it does not tell you whether the vehicle owns properties or mortgage assets. Analyze both dimensions separately.

Bottom line for investors

Equity REITs are primarily operating-property businesses: rent, occupancy, expenses, property values and sector demand drive results. Mortgage REITs are financing businesses: mortgage assets, funding costs, leverage, credit, hedging and prepayments drive results. Both can be affected by interest rates, but through different channels. Use the latest company filings to test the actual portfolio and balance sheet, and treat the SEC’s category-level observations as a starting framework rather than a company-specific verdict.
