Mortgage REITs vs. Equity REITs: How to Compare Their Risks and Returns

Mortgage REITs (mREITs) and equity REITs are not interchangeable income investments. An equity REIT owns or operates properties and relies mainly on rent, occupancy and property values. An mREIT owns or originates real-estate credit—such as mortgages and mortgage-backed securities (MBS)—and relies on interest income, funding costs, leverage and hedging. Compare them by total return, balance-sheet risk and cash-flow engine, not by dividend yield alone.

The fundamental difference: property ownership versus real-estate credit

Equity REITs hold primarily real assets. They may own apartments, offices, shopping centers, warehouses, infrastructure or other income-producing properties, lease space to tenants and sometimes sell properties. Their operating results depend on occupancy, rent growth, expenses, capital spending, property-level earnings and changes in real-estate values.

Mortgage REITs hold primarily financial real-estate assets. They originate or purchase residential or commercial mortgages and MBS, then earn interest on those assets. Their results depend on the yield earned on the portfolio, the cost and availability of funding, credit performance, prepayments, interest-rate movements, hedges and changes in the market value of the assets.

Both structures can borrow money, but leverage affects different things. Debt at an equity REIT finances buildings whose cash flows are tied to tenants and local property markets. Debt at an mREIT finances a portfolio of loans or securities and can expose shareholders to margin calls, refinancing needs and rapid changes in book value.

How each REIT makes money

Equity REIT earnings

  • Rental revenue: lease payments are the primary recurring source of cash.
  • Property operations: payroll, utilities, maintenance, insurance, taxes and other expenses determine property-level margins.
  • Leasing and redevelopment: renewing leases, filling vacant space and investing in properties can raise or reduce future earnings.
  • Property sales: dispositions can create gains, but sales proceeds are not the same as recurring operating income.

Nareit describes funds from operations (FFO) as a supplemental REIT measure: GAAP net income excluding gains or losses from sales of most property and real-estate depreciation. FFO can make property operating performance easier to assess than GAAP net income alone, but it is not a substitute for cash-flow, debt and capital-spending analysis.

Mortgage REIT earnings

  • Asset yield: interest received on mortgages and MBS.
  • Funding cost: interest paid on repurchase agreements, warehouse lines, securitizations, bonds and other financing.
  • Net interest margin: the spread between asset income and funding expense, after considering hedges and other costs.
  • Credit results: defaults, delinquencies, recoveries and changes in expected losses, especially for non-agency or commercial credit.
  • Portfolio valuation: price changes in mortgage assets can alter book value and reported net worth even before a security is sold.

As Nareit research explains, changes in interest rates can affect both an mREIT’s net interest margin and the value of its mortgage assets. Hedging may reduce some exposures, but it cannot remove all market, funding or credit risk.

Compare total return, not the quoted yield

Dividend or distribution yield measures cash paid relative to a share price. Total return combines that distribution with the change in share price over the same period, with the calculation stating whether distributions are reinvested. A high yield can coexist with a falling share price, a shrinking book value or a distribution that is not sustainable.

For a like-for-like comparison:

  1. Choose identical start and end dates for both securities or indexes.
  2. Use the same currency and return convention.
  3. State whether distributions are reinvested.
  4. Separate recurring distributions from special payments or return of capital.
  5. Review price change, distribution income and balance-sheet changes together.

Do not combine figures from different measurement windows. For example, a September 30, 2026 sector snapshot cannot be directly compared with a year-to-date statistic ending August 31, 2026 without clearly labeling the different cutoffs.

What the latest cited sector figures show

The following figures are time-bound observations, not forecasts or permanent rankings. The first row is a FTSE mortgage-REIT index snapshot reported by Nareit as of September 30, 2026. The other rows come from Nareit’s 2026 quarterly performance summary, whose year-to-date return data run through August 31, 2026.

Measure Mortgage REITs Equity REITs
Dividend yield 15.68% (September 30, 2026 FTSE snapshot reported by Nareit) Not stated for the same snapshot
Year-to-date total return -12.35% (September 30, 2026 snapshot) 11.6% (Nareit summary, data through August 31, 2026)
2025 total return 16.02% Not stated in the cited figures
September 2026 total return -13.72% Not stated in the cited figures
Year-to-date dividends 14.1% (Nareit summary, data through August 31, 2026) 3.8% (Nareit summary, data through August 31, 2026)
Constituents 29 in the cited FTSE index snapshot Not stated

The contrast illustrates why yield alone is incomplete: the mortgage sector’s cited yield and dividend figure were high while its cited total-return readings were negative over the specified 2026 windows. The differing dates and index definitions mean these numbers should not be treated as a single synchronized performance test.

Are mortgage REITs riskier than equity REITs?

There is no timeless, industry-wide risk ranking that applies to every issuer. An mREIT can face faster losses because leverage, short-term funding and asset marks can move together, but an equity REIT with concentrated exposure to a weak property sector, excessive debt or troubled tenants can also be highly volatile. Risk depends on the issuer, portfolio, financing structure and period being analyzed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Primary equity-REIT risks

  • Property-cycle risk: falling demand can reduce occupancy, rents and property values.
  • Tenant and sector concentration: one large tenant or a single sector, such as offices or apartments, can dominate results.
  • Capitalization-rate risk: higher required yields can lower the value assigned to buildings.
  • Operating costs: insurance, taxes, wages, utilities and maintenance can rise faster than rents.
  • Leasing and development risk: vacancies, concessions, construction delays or cost overruns can reduce cash flow.
  • Balance-sheet risk: refinancing expensive debt or carrying too much floating-rate debt can pressure distributions.

Primary mortgage-REIT risks

  • Leverage amplification: borrowing can increase gains when asset spreads are favorable and magnify losses when prices or margins move against the portfolio.
  • Funding and liquidity risk: repo or other short-term lenders may demand additional collateral, reduce advance rates or become more expensive.
  • Net-interest-margin compression: funding costs can rise faster than asset income.
  • Credit and default risk: non-agency residential and commercial loans can lose value when borrowers or properties weaken.
  • Prepayment risk: borrowers refinancing or paying off early can change the expected life and yield of mortgage assets.
  • Book-value volatility: market-price changes can reduce reported equity even when coupons continue to be paid.
  • Hedge basis and execution risk: derivatives may not move perfectly with the assets or liabilities they are intended to offset.

How interest rates affect the two models

The slogan “rates up, REITs down” is too simple. The effect depends on why rates moved, how quickly they moved, the yield curve, starting valuations, economic growth and each issuer’s financing.

Rate channels for equity REITs

  • Higher discount rates can reduce the present value investors assign to future property cash flows.
  • Higher borrowing costs can reduce funds available for distribution, acquisitions or development.
  • Rates may rise because the economy is strengthening. Stronger employment, household formation or business activity can support occupancy, rents and property earnings in some sectors.
  • Different sectors respond differently: apartments, offices, shopping centers, infrastructure and other property types have distinct demand and lease structures.

Rate channels for mortgage REITs

  • Short-term funding costs can rise quickly, squeezing the spread between asset yields and financing costs.
  • Changes in the yield curve affect the relationship between asset income and liability costs.
  • Mortgage and MBS prices can fall as required yields rise, reducing book value.
  • Prepayment speeds can change, altering the timing of principal return and reinvestment opportunities.
  • Credit spreads and liquidity conditions can move independently of government rates.
  • Hedges can offset selected exposures but introduce costs, basis risk and counterparty or collateral requirements.

Nareit’s review of 15 sustained rising-rate episodes from 2001 through 2016 found positive returns for both categories in many episodes, but also periods when one or both declined. Those historical observations demonstrate variability; they are not a current estimate or a universal hedge claim.

What to examine before buying an equity REIT

  1. Property mix and geography: identify the sectors, markets and tenant types that drive revenue.
  2. Occupancy and lease terms: check current occupancy, lease expirations, renewal spreads, concessions and tenant concentration.
  3. Same-property performance: examine rent growth, net operating income and expenses without relying only on acquisition-driven growth.
  4. FFO and payout coverage: compare recurring FFO with the distribution, while accounting for capital expenditures and recurring leasing costs.
  5. Debt profile: review leverage, fixed versus floating debt, maturities, secured versus unsecured borrowing and covenant headroom.
  6. Asset values and dispositions: determine whether reported gains depend on selling properties at favorable prices.

What to examine before buying a mortgage REIT

  1. Asset type: distinguish agency residential MBS, non-agency residential credit, commercial mortgages and other holdings; guarantees and credit exposures differ materially.
  2. Portfolio quality: review delinquencies, defaults, loan-to-value measures, geographic and borrower concentration, ratings and loss reserves where applicable.
  3. Leverage: look at debt-to-equity or comparable measures, not just the dollar amount of assets.
  4. Funding structure: identify repo, warehouse, securitization and longer-term debt, along with maturities, haircuts, collateral requirements and available liquidity.
  5. Net interest margin: compare asset yields with funding costs after hedging and operating expenses.
  6. Book value: track changes over time and ask whether the distribution is being maintained while book value deteriorates.
  7. Hedging program: determine which risks are hedged, the instruments used and the remaining basis, duration and liquidity exposures.
  8. Distribution policy: examine earnings coverage and the history of increases, reductions or special distributions.

How mREIT hedging works—and what it cannot do

Industry practice may include interest-rate swaps, swaptions, collars, caps, floors and futures. An mREIT may also adjust the maturity of assets and borrowings or change portfolio holdings as volatility changes. These tools can reduce a targeted exposure, such as a rise in a short-term funding rate, but they do not guarantee stable earnings or book value.

Hedges have premiums, transaction costs, collateral needs and imperfect correlations. A hedge designed for duration may not protect against credit-spread widening, prepayment changes or a lender’s higher margin requirement. Read the issuer’s disclosures to see what is actually hedged rather than assuming an industry example applies to every company.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why mortgage REIT yields are often higher

Higher distributions can reflect higher economic risk, leverage and sensitivity to funding markets rather than a free advantage. An mREIT may distribute a large share of current income, while its share price and book value remain exposed to market movements. Equity REIT distributions are supported by property cash flows and may grow with rents, but they also require ongoing capital for maintenance and leasing.

Neither quoted yield is automatically an after-tax return. Nareit notes that REIT distributions can be classified for tax purposes as ordinary income, capital gains and return of capital, which may be taxed differently. Check the issuer’s tax reporting and the rules that apply to your account and jurisdiction.

A practical comparison worksheet

Question Equity REIT evidence Mortgage REIT evidence
What is owned? Properties, leases and related real assets Mortgages, MBS and other real-estate credit
What produces income? Rent after property expenses Asset yield minus funding and hedge costs
What can reduce value quickly? Vacancy, weaker rents, higher cap rates or sector stress Rate moves, spread widening, defaults, prepayments or forced deleveraging
What balance-sheet data matter most? Leverage, maturities, fixed/floating mix and asset coverage Leverage, collateral, haircuts, liquidity, maturities and hedges
What income measure is useful? Recurring FFO plus cash-flow and capital-spending analysis Net interest margin, earnings, book-value changes and distribution coverage
What is the main concentration question? Property sector, geography and tenants Loan type, agency status, credit quality, counterparties and funding

Common comparison mistakes

  • Ranking by yield: ignores price losses, changing book value and distribution sustainability.
  • Mixing dates: compares a monthly, annual and year-to-date number as though they measured the same period.
  • Calling every REIT rate-sensitive in the same way: overlooks economic growth and sector-specific rent drivers.
  • Using FFO for an mREIT: FFO is designed as a supplemental property-REIT measure; mREIT analysis must also address financing, portfolio marks and credit.
  • Assuming hedging eliminates risk: derivatives address selected exposures and can create their own costs and risks.
  • Treating historical episodes as forecasts: listed REIT prices are unpredictable over short periods, and past performance does not necessarily predict future results.
  • Ignoring taxes: a distribution’s tax character can change its after-tax outcome.

Can either type hedge a rising-rate environment?

Neither category is a universal hedge. A property REIT may benefit from stronger demand and rent growth if rates rise with economic expansion, yet suffer from higher cap rates or financing costs. An mREIT may benefit from wider asset spreads in one part of the curve, but lose through funding costs, falling MBS prices, credit deterioration or ineffective hedges. The correct conclusion requires the exact period, rate measure, portfolio and starting valuation.

How to make a decision without pretending it is individualized advice

Category-level data cannot determine which security fits a particular investor. A responsible decision also requires a time horizon, income need, existing portfolio, tax situation, tolerance for drawdowns and the specific issuer or fund.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use this sequence:

  1. Define whether the objective is current income, long-term growth, diversification or a combination.
  2. Set a tolerable loss and holding period before looking at yield.
  3. Compare total returns over matching periods, including distributions under the same convention.
  4. Read the latest financial statements and supplemental schedules for the candidate issuer.
  5. Stress-test the balance sheet for higher funding costs, lower occupancy or wider credit spreads, depending on the model.
  6. Verify distribution tax treatment and the effect on the account in which the investment will be held.
  7. Reassess concentration: a high-quality issuer can still create excessive portfolio risk if it dominates your holdings.

Bottom line

Equity REITs are operating real-estate businesses; mortgage REITs are leveraged real-estate-credit businesses. Equity-REIT analysis centers on properties, tenants, rents, occupancy, operating costs and debt. mREIT analysis centers on asset quality, net interest margin, funding, leverage, hedges, liquidity and book value. Compare both on synchronized total-return data and sustainable cash generation, then match the risks to your own time horizon and capacity for loss. A high distribution yield is a starting point for investigation—not a conclusion.
