Mortgage Refinance vs. Home Equity Loan: Which Is Right for You?

Refinancing replaces your current mortgage with a new mortgage. A home equity loan leaves that first mortgage in place and adds a separate, usually lump-sum loan secured by your home. The better choice depends on whether you want to change the existing mortgage, raise cash without disturbing it, how long you expect to keep the borrowing, and what the written offers cost in total.

Neither option is automatically cheaper. Compare the complete monthly obligation, upfront charges, loan term, principal reduction, interest and fees over your expected holding period, and the consequences of missed payments before choosing.

What each loan does to your mortgage

Refinancing replaces the existing mortgage

A refinance pays off your current first mortgage and substitutes a new mortgage. The new loan can be used to change the interest rate, payment structure or remaining term, and some refinance transactions also provide additional cash by borrowing more than the old payoff amount.

Because the old loan is replaced, the new balance, rate, term, payment schedule and closing charges all become the basis for your future cost. A lower required payment may result from a lower rate, a longer repayment period, or both. The payment reduction is not by itself proof of savings.

A home equity loan adds a second mortgage

A home equity loan (HEL) is an additional debt secured by the value in your home. If you still have a first mortgage, the HEL is generally a second mortgage with its own principal balance, interest rate, payment and closing costs. The proceeds are typically delivered as one lump sum.

The first mortgage continues under its existing terms. That can be valuable when your current first-mortgage rate or remaining term is attractive and you only need a defined amount of cash.

A HELOC is a different product

A home equity line of credit is not the same as a lump-sum home equity loan. A HELOC generally permits repeated draws up to a credit limit, usually has an adjustable rate, and changes the payment as the outstanding balance changes. This article compares a refinance with a home equity loan; do not assume a HELOC has the same rate or payment behavior as either one.

Question Refinance Home equity loan
What happens to the current first mortgage? It is paid off and replaced. It remains in place.
How is cash provided? Potentially as part of a larger replacement mortgage. Usually as a single lump sum.
How many mortgage payments may you have? Usually one new mortgage payment. The existing mortgage payment plus a separate HEL payment.
What should you verify about the rate? Whether the new rate is fixed or adjustable and how it affects the payment. The offered rate, whether it is fixed, and any offer-specific conditions.
What is the central structural trade-off? You may improve the first mortgage but reset its balance, term and closing costs. You preserve the first mortgage but add another secured obligation.

Match the product to your reason for borrowing

You want to change the cost of the existing mortgage

A refinance is the natural product to investigate when the main objective is changing the first mortgage itself. You can evaluate a different rate, payment pattern or term while replacing the old loan. The decision still requires a total-cost comparison: a new loan can carry lender charges, and extending the term can leave you paying interest for more years even when the monthly payment falls.

You need a defined lump sum but want to keep the first mortgage

A HEL may fit when you need a specific amount and your current first mortgage is worth preserving. You avoid replacing that loan, but you take on a second payment and the costs of originating the HEL. The combined payment, not the HEL payment alone, is the amount your budget must sustain.

You are consolidating other debts

Using home equity to pay credit cards, a car loan or another nonmortgage debt does not erase what you owe. As the Consumer Financial Protection Bureau explains, “You are merely taking out one loan to repay another.” The transaction can make financial sense only if the cost of extracting the equity is lower than continuing to pay the other debt and existing mortgage, and if the new payment remains affordable.

Consolidation can also lengthen repayment. A debt that would have been paid off in a shorter period may be spread over a longer mortgage-style term. The trade is lower or more predictable payments in exchange for more time carrying the balance and a home-secured obligation.

Compare written offers on the same basis

Ask each lender to analyze the same requested borrowing amount and use a time horizon that matches your likely plans. A refinance and a HEL can look very different if one quote includes more cash, a longer term or credits that the other quote does not.

Comparison item What to examine Why it matters
Existing loan treatment Whether the first mortgage is replaced or retained. Determines whether you keep the current rate and term and whether you will have one payment or two.
Borrowed amount New principal, cash received and any amount used to pay existing debt. A larger balance creates more interest even if the rate is lower.
Rate structure Fixed or adjustable rate, adjustment rules and the assumptions used in the estimate. An adjustable payment can rise when rates rise.
Payment obligation Principal-and-interest payment, plus the complete monthly amount shown by the lender. The budget impact is the full required payment, not a headline principal-and-interest figure alone.
Term and amortization New term, remaining term on the current mortgage and principal repaid during your planned holding period. A longer term can reduce the payment while slowing principal reduction.
Upfront charges Origination charges and other lender-controlled costs, lender credits and cash to close. Costs paid at closing or financed into the balance affect the break-even and total cost.
Cost over your horizon Interest and fees paid before you expect to sell, refinance again or pay off the loan. A loan that is cheaper over 20 years may be more expensive during the years you actually keep it.
Missed-payment consequences What collateral secures each debt and what remedies apply under the documents. Home-secured borrowing places the property behind the obligation.

Use the Loan Estimate five-year method

The CFPB’s Loan Estimate comparison uses the amount paid during the first five years minus the principal repaid to estimate five-year interest and fees. Apply that method to each offer using the figures on the official estimates, while recognizing that five years is a comparison tool, not a prediction of how long you will keep the loan.

For an adjustable-rate offer, the example generally assumes the rate does not change. Actual costs can increase if the rate adjusts upward. If your expected holding period is shorter or longer than five years, also calculate the interest, fees and principal balance at that specific point.

Interpret “no closing cost” correctly

No-closing-cost language does not mean the transaction is free. The CFPB notes that a lender may provide a credit associated with a higher interest rate or add the charges to the loan balance. Either approach can increase what you pay over time or what you owe when the loan is paid off. Compare the rate, balance, cash to close and projected cost instead of relying on the label.

Understand the main risks before using home equity

Your home secures both products

Failure to repay a home equity loan can have a serious property consequence. The Consumer Financial Protection Bureau states: “If you cannot pay back the HEL, the lender could foreclose on your home.” A second mortgage also adds a payment to the existing mortgage, so a budget that works for one debt may not work for two.

A lower payment can hide a longer payoff

When a refinance starts a new long term, part of the lower payment may come from spreading the balance over additional years. Compare the new payoff balance and the principal you would have repaid under the current schedule. If you plan to move or refinance again soon, upfront charges may not be recovered before the loan ends.

Debt consolidation changes the risk profile

Replacing unsecured or shorter-term debt with borrowing secured by the home can trade one type of risk for another. The payment may be easier to manage, but the repayment timeline can expand and the property becomes tied to a debt that previously did not carry that collateral. The CFPB Office of Research’s 2025 report describes using equity to pay higher-interest nonmortgage debt as potentially sensible only when the extraction cost is lower than continuing costs and the secured payment remains sustainable.

Step-by-step decision process

  1. Define the objective and amount. Write down whether you want a different first-mortgage rate or term, a lump sum, debt consolidation, or a combination. State the exact amount needed rather than asking for an unspecified maximum.
  2. Record your current mortgage. Gather the unpaid principal balance, interest rate, remaining term, required payment, estimated payoff amount and any prepayment or administrative charges shown in your documents.
  3. Set the holding period. Estimate how long you expect to keep the new borrowing before selling, refinancing, paying it off or changing plans. Use a range if your timing is uncertain.
  4. Request comparable written estimates. Ask for a refinance quote and a HEL quote using the same requested cash amount where possible. Request the rate type, term, payment, lender charges, credits, cash to close and projected balance.
  5. Calculate horizon-specific cost. For each offer, total the required payments and upfront costs through your expected exit date, then subtract the principal repaid when comparing interest and fees. Include any financed costs in the balance.
  6. Stress-test the budget. Add the proposed payment to property taxes, insurance, existing debts and normal living expenses. For an adjustable rate, test a higher payment than the initial estimate. For a HEL, test the combined first- and second-mortgage payments.
  7. Check the payoff path. Ask what the balance will be at your planned exit and whether paying off early creates a charge. A low initial payment is less useful if the remaining balance is unexpectedly high.
  8. Review the final documents. Confirm that the closing disclosure matches the estimate, the loan amount and rate match the offer you selected, and every fee or credit is understood before signing.

When a refinance is more likely to fit

  • Your primary goal is to alter the existing first mortgage rather than add a separate debt.
  • You expect to keep the replacement loan long enough for the lower cost or changed payment to justify its upfront charges.
  • You have considered how a new term changes total interest and principal reduction.
  • You want one mortgage payment instead of coordinating a first mortgage and a second-mortgage payment.
  • You are evaluating cash-out and have compared the larger replacement balance with retaining the first mortgage and borrowing only the amount needed.

When a home equity loan is more likely to fit

  • You need a defined lump sum and do not want to replace the current first mortgage.
  • The existing first-mortgage terms are valuable enough that giving them up would make the refinance unattractive.
  • Your budget can support the additional payment through the full period you expect to owe it.
  • The HEL’s fixed-payment structure, if included in the particular offer, matches your need for predictable installments.
  • You have compared the HEL’s upfront fees and total cost with the cost of a larger refinance.

Situations where neither option may be suitable

Pause when the new payment would rely on optimistic income, a future sale or a rate that might not remain available. Also pause when the amount you need is small relative to the upfront charges, when your expected holding period is too short to recover those charges, or when consolidation would only make the monthly payment look manageable by extending debt for many more years.

If the decision depends on tax treatment, state law, an unusual lien arrangement or a payment you cannot afford under a conservative budget, obtain advice specific to your circumstances before pledging the home.

Questions to ask a lender

  • Will this transaction replace my first mortgage or create a separate lien?
  • What are the rate type, term, payment and projected balance at the date I expect to sell or pay off?
  • Which charges are paid at closing, which are covered by credits, and which are added to the balance?
  • What is the complete monthly obligation, including the existing mortgage if this is a HEL?
  • How much principal will be repaid after one, three and five years?
  • What assumptions are used for any adjustable-rate payment illustration?
  • Are there early-payoff, late-payment or other fees in the loan documents?
  • How would the loan be paid off if I sell the home or refinance again?

Common comparison mistakes

  • Choosing the smallest payment. A payment can fall because the term is longer, not because borrowing is cheaper.
  • Comparing different loan amounts. A quote that provides less cash cannot be fairly compared with one that provides more.
  • Ignoring financed costs. Adding fees to the balance means paying interest on those fees.
  • Counting a lender credit as a permanent saving. The credit may be paired with a higher rate.
  • Forgetting the first mortgage in a HEL budget. The second payment is additive.
  • Assuming consolidation eliminates debt. It changes the lender, structure or collateral; the balance still must be repaid.
  • Using a five-year result as a guarantee. The CFPB method is a standardized comparison, not a promise about your actual holding period or future adjustable rates.

A practical decision rule

Choose a refinance when changing the first mortgage is the central objective and the replacement loan’s horizon-specific cost, balance and payment are better for your plan. Choose a home equity loan when you need a defined lump sum, the current first mortgage is worth retaining, and the additional secured payment remains comfortable after stress-testing. If neither offer survives a realistic budget and exit-date comparison, keeping the current mortgage and postponing the borrowing is safer than selecting a loan solely for a lower initial payment.

This is general U.S. consumer information, not an individualized mortgage quote or state-specific legal or tax analysis. Your signed loan documents and official estimates control the actual terms.
