Mortgage hedging is how a lender manages the risk that secondary-market prices change after a borrower locks an interest rate but before the loan is sold. A best-efforts commitment generally identifies one loan and leaves more fallout risk with the investor; a mandatory-delivery commitment requires the lender to deliver a specified dollar amount by a deadline and leaves more shortfall risk with the lender. A pair-off financially settles all or part of a commitment that will not be fulfilled. Its result can be a fee or, under specific investor rules, cash back. The executed commitment and the current guide for the relevant investor—not a market-wide definition—control the actual price, tolerances, deadlines and charges.

Why mortgage lenders hedge their pipelines

A lender’s mortgage pipeline contains loans that have been priced or rate-locked for borrowers but have not yet been sold. The lender may hold that pipeline for days or weeks while borrowers satisfy conditions, appraisals are completed and closing documents are prepared. During that interval, the market value of a mortgage can move as interest rates, mortgage-backed-security prices, credit spreads and prepayment expectations change.

If prices fall after the lender quotes a borrower, the lender may receive less when it sells the loan than it expected when the rate was locked. A hedge takes an offsetting position so that a loss on the loan pipeline may be partly offset by a gain on the hedge, or vice versa. Hedging reduces exposure; it does not guarantee a profit, guarantee delivery or eliminate every form of risk.

The Office of the Comptroller of the Currency identifies three commonly used mortgage hedges: best-efforts forward sales agreements, mandatory forward sales agreements and options on mortgage-backed securities (MBS). The instrument, hedge size, timing and accounting treatment depend on the institution’s policies and the contracts it uses.

What creates the risk between a rate lock and sale?

Rate-lock exposure

When a lender locks a borrower’s rate, it has made a pricing commitment before it knows with certainty whether the loan will close, when it will close or whether it will meet an investor’s purchase requirements. The lender therefore faces both market-price exposure and uncertainty about the eventual amount of loans available for sale.

Fallout exposure

Some locked loans never close because the borrower withdraws, fails to qualify, cannot document income or chooses another lender. That “fallout” changes the amount of pipeline that can be delivered. A hedge sized to the original pipeline can become too large when expected loans disappear.

Basis risk

The Mortgage Bankers Association defines basis risk in mortgage hedging as the risk that loan-pricing changes do not correlate with changes in the hedge instrument, such as a TBA MBS. A hedge may move in the expected direction but by a different amount because the loan and the hedge have different coupons, terms, geography, servicing characteristics, credit attributes or prepayment behavior. Product mix, delivery eligibility and operational timing can create additional mismatches.

Best-efforts commitments: how they work

The commitment unit is a specific loan

Under Fannie Mae’s description, a best-efforts commitment means the lender agrees to deliver a specific loan by a specified date if that loan closes. The investor is committing to purchase that identified loan rather than requiring the lender to provide an interchangeable pool or a particular aggregate dollar amount.

This structure generally gives the lender less exposure to borrower-driven fallout. If the identified loan never closes, Fannie Mae generally does not assess a nondelivery pair-off fee, subject to the guide’s conditions and the loan’s status. That is not a universal rule for every investor or contract.

A closed loan is different from a loan that never closes

Best efforts does not mean a lender can keep any closed loan out of delivery without consequence. When the loan closes, the lender is expected to deliver it under the commitment. If the closed loan is not delivered or is not purchased, a pair-off or another contractual remedy may apply.

Fannie Mae’s rules also distinguish borrower withdrawal, lender declination and other causes of fallout when determining whether a best-efforts pair-off fee can be assessed. The exact result depends on the current Selling Guide, the commitment terms and the facts recorded in the loan file.

How pricing reflects the allocation of risk

An investor’s best-efforts price can reflect the risk and cost the investor assumes when the lender is not required to deliver every locked loan. The Mortgage Bankers Association describes investor hedging costs as a factor that can be reflected in best-efforts pricing. There is no universal market-wide premium or spread that applies to every lender, product or investor.

Mandatory delivery: a volume-and-date obligation

What the lender promises

A mandatory whole-loan commitment requires the lender to deliver a specified dollar amount of loans, within contractual tolerances, by a future date at an agreed price. The commitment is principally about the required amount and delivery window, not one borrower’s identified loan. Eligible loans may be substituted when the contract permits, but the lender remains responsible for meeting the minimum delivery requirement.

Why mandatory delivery shifts more risk to the lender

If expected loans fall out, close late or fail eligibility checks, the lender may have too little deliverable volume. The lender must then manage the remaining commitment rather than simply allowing each non-closing loan to disappear. That can require extending the commitment, delivering other eligible loans, or pairing off the shortfall.

Extensions and shortfalls

Fannie Mae’s mandatory-commitment process describes automatic extension and pair-off procedures, as well as lender-requested pair-offs. An extension can preserve time to assemble eligible loans, but it may carry an extension price or fee and does not remove the need to satisfy the commitment. A shortfall below the minimum delivery amount can trigger the investor’s pair-off process.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

These mechanics are Fannie Mae-specific. Freddie Mac, the Mortgage Partnership Finance (MPF) program and other investors publish their own definitions, tolerances, deadlines and fee schedules. A lender must use the guide and commitment that govern its transaction.

What a pair-off is—and what it is not

A pair-off is the financial settlement of all or part of a delivery commitment that the lender will not fulfill with loans. Instead of delivering the missing amount, the lender and investor settle the economic difference under the contract. The settlement may be called a pair-off fee, pair-off amount or cash adjustment depending on the investor’s terminology.

The variables that drive the calculation

  • The amount of the commitment that remains undelivered.
  • The price captured when the commitment was made.
  • The applicable whole-loan price at pair-off.
  • Whether the shortfall is within a contractual tolerance.
  • Why the loan or volume was not delivered.
  • Whether an extension, automatic process or lender-requested pair-off applies.
  • The investor’s current formula, timing rules and other fees.

Illustrative arithmetic

Suppose, purely as an example, that a lender has a $1,000,000 commitment captured at a whole-loan price of 100.00 and must pair off the full amount at a price of 99.50. The 0.50-point difference equals 0.5% of the balance, or $5,000, before any contract-specific adjustments. If the pair-off price were higher instead, the economic result could reverse. This illustration shows why the commitment price, pair-off price and undelivered balance must be known; it is not a statement of any investor’s actual fee schedule.

When a pair-off can produce cash back

Under specified Fannie Mae mandatory whole-loan conditions, a market-driven price change can produce a cash-back pair-off rather than a charge. The condition that the relevant price change be solely from market movement is important. A lender cannot assume that every favorable price movement creates cash, or that another investor uses the same treatment.

Pair-offs are not limited to mandatory commitments

Mandatory delivery is the clearest setting for a volume shortfall, but closed-loan best-efforts commitments can also create pair-off exposure when a closed loan is not delivered or purchased. The MPF Xtra guide, for example, describes pair-off obligations for mandatory and closed-loan best-efforts transactions. That variation is why a lender should not treat “best efforts” as a blanket exemption.

Best efforts versus mandatory delivery

Decision factor Best efforts Mandatory delivery
Commitment unit A specifically identified loan A specified dollar amount or volume within contract tolerances
Loan never closes Under Fannie Mae rules, generally no nondelivery pair-off fee, subject to the guide and loan status The lender may still face a commitment-volume shortfall
Loan closes Expected to be delivered; failure to deliver or obtain purchase can create pair-off exposure Eligible loans must satisfy the committed amount and delivery terms
Primary fallout risk More borrower-driven fallout risk is absorbed by the investor, subject to contract terms More fallout and substitution risk remains with the lender
Operational burden Track identified loans, status changes and delivery eligibility Forecast aggregate volume, substitutions, tolerances, deadlines and shortfalls
Cost comparison Compare the quoted price and adjustments with investor assumptions about fallout and hedge cost Compare the price with potential pair-off, extension, delivery and hedge-management costs

The table describes the allocation commonly reflected in the cited guidance; it does not establish a universal price difference or fee outcome. Investor contracts control.

How a lender manages a commitment from lock to settlement

  1. Capture the lock and commitment terms. Record the loan or dollar amount, product, coupon, price, commitment date, expiration date, tolerances, delivery channel and investor-specific eligibility conditions.
  2. Classify the exposure. Determine whether the commitment is best efforts, mandatory, an option or another hedge. Do not size a mandatory hedge as though every locked loan will close.
  3. Forecast fallout and timing. Update expected closings using underwriting status, documentation, appraisal, borrower activity and historical operational information. A forecast is a risk estimate, not a guarantee.
  4. Monitor hedge-to-pipeline correlation. Compare the loan characteristics with the hedge instrument’s coupon, term and settlement date. Investigate basis movements instead of assuming the hedge is tracking perfectly.
  5. Check delivery eligibility early. Review credit, documentation, property, servicing and data requirements before the commitment deadline. A loan that closes but fails purchase requirements can still create exposure.
  6. Reconcile daily or at the frequency required by policy. Compare locked, closed, withdrawn, declined, delivered and pending loans with open hedge positions and commitment balances.
  7. Act before expiration. If volume will be short, determine whether eligible substitutions, an extension or a pair-off is available. Waiting until after the deadline can remove options or add charges.
  8. Document the settlement. Retain the commitment confirmation, price captures, delivery report, pair-off or extension calculation, approvals and accounting entry. The file should show why the action complied with the applicable guide.

Risk controls and failure modes

Over-hedging after fallout

When loans withdraw, a hedge sized to the original pipeline may exceed the remaining exposure. The lender can then lose money if it unwinds the excess at an unfavorable price. A controlled process updates fallout assumptions and hedge positions as the pipeline changes.

Under-hedging a fast-growing pipeline

New locks can create exposure before they are included in the hedge. Policies should define when a loan enters the hedge population and who approves exceptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Basis mismatch

A TBA position, whole-loan commitment and individual loan do not have identical cash flows or market behavior. Differences in product, coupon, term, geography and servicing can leave residual gains or losses even when the hedge direction is correct.

Missed deadlines

Expiration dates, delivery windows and automatic-extension rules are contractual events. Calendar controls, independent review and escalation before expiration reduce the chance that a lender discovers a shortfall after the available remedy has narrowed.

Assuming the investor’s rule is universal

Fannie Mae, Freddie Mac, MPF and other investors can use different definitions and calculations. A process copied from one guide can be wrong for another. Staff should identify the investor, edition and effective date before applying a fee or tolerance.

Weak governance

The OCC’s handbook emphasizes expertise and governance for mortgage hedging instruments. Institutions need approved authorities, counterparty limits, segregation of duties, model or calculation validation, exception reporting and regular review of hedge performance and basis risk.

How to choose between best efforts and mandatory delivery

There is no universally superior commitment type. The appropriate choice depends on the lender’s pipeline size, closing predictability, delivery capacity, capital, systems and tolerance for market and fallout risk.

  • Favor best-efforts characteristics when loan-level identification is operationally practical, borrower fallout is difficult to forecast and the lender values reducing commitment-volume exposure.
  • Favor mandatory-delivery characteristics when the lender can forecast and aggregate production reliably, has strong eligibility controls and can manage substitutions, extensions and pair-offs.
  • Use a measured comparison. Evaluate expected execution price, investor adjustments, delivery probability, hedge costs, pair-off and extension exposure, staffing, systems and the consequences of a missed deadline.
  • Consider a hybrid operating model only when the lender can clearly define which loans use each treatment and reconcile the combined exposures. A hybrid label does not remove the need to follow each underlying contract.

Questions lenders should answer before signing

  • Does the commitment identify a loan or require an aggregate dollar amount?
  • What happens if the borrower withdraws, the lender declines the loan or the loan closes but is not purchased?
  • What are the minimum and maximum delivery tolerances?
  • When does the commitment expire, and is extension automatic or requested?
  • How are commitment and pair-off prices captured, and what balance is used?
  • Can a favorable market move create cash back, and what conditions must be met?
  • Which investor guide and version govern the transaction?
  • Who approves a pair-off, extension or hedge adjustment, and what records are required?

What mortgage hedging means for borrowers

Mortgage hedging is primarily an institutional risk-management activity. A borrower’s rate lock is a contractual pricing arrangement with the lender; the lender’s best-efforts or mandatory commitment is a separate secondary-market arrangement. A hedge does not guarantee that the borrower will close, make the lender accept a loan, or receive a particular rate beyond the terms of the borrower’s lock agreement.

Bottom line

Best efforts generally ties delivery to a specific loan and reduces the lender’s exposure to a loan that never closes, while mandatory delivery commits the lender to a specified amount by a deadline. Pair-offs settle commitments that will not be fulfilled and can create a charge or, under narrowly defined investor rules, cash back. Because prices, tolerances, eligibility, deadlines and formulas are investor-specific, the executed commitment and current guide are the controlling documents. Effective hedging also requires active management of fallout, basis risk, delivery quality and operational controls.
