Mortgage-Backed Securities vs. Treasury Bonds: Risks, Returns, and Liquidity

Short answer: Treasury bonds provide a direct U.S. government obligation with contractually defined coupon and maturity terms. Mortgage-backed securities (MBS) represent claims on mortgage-pool cash flows, so principal can arrive earlier or later as homeowners refinance, sell, or pay down their loans. Agency guarantees can reduce credit exposure, but they do not remove interest-rate, prepayment, extension, market, or liquidity risk; nonagency MBS add mortgage-credit risk. Neither security has a permanent return advantage. A fair comparison must match the exact MBS type with a Treasury of comparable interest-rate sensitivity, use dated data, and state whether the investor will hold to maturity or may need to sell.

This guide separates agency pass-throughs, nonagency MBS, and CMO/REMIC tranches instead of treating “MBS” as one risk class. It also distinguishes a security’s legal marketability from the price and speed at which it can actually be traded.

Mortgage-backed securities vs. Treasury bonds: the essential differences

Comparison point Treasury bond Mortgage-backed security
What you own A marketable U.S. government security with stated coupon and maturity terms. A claim on cash flows from a pool of residential mortgages; the exact claim depends on the structure.
Credit backing Backed by the full faith and credit of the United States. Agency guarantees, if present, address specified payment obligations; nonagency securities expose investors to mortgage-credit losses.
Cash-flow timing Coupon payments follow the contract and principal is due at maturity, subject to the issuer’s terms. Interest and scheduled or unscheduled principal are passed through or allocated among tranches; borrower prepayments can change timing.
Interest-rate sensitivity Generally linked to the stated cash-flow schedule and remaining maturity. Effective duration changes as expected prepayment speeds change, so stated maturity alone is insufficient.
Main extra risk Rate risk, reinvestment risk, inflation risk for nominal bonds, and sale-price risk before maturity. Prepayment, extension, structure, funding-liquidity, and potentially mortgage-credit risks in addition to ordinary bond risks.
Liquidity Marketable, but bid-ask spreads, depth, and execution can vary by issue and market conditions. Trading conditions vary with agency status, structure, issue size, and market stress; the SEC identifies market and liquidity risk.

The practical consequence is that a Treasury’s maturity date is not an equivalent to an MBS’s expected life. An MBS investor must evaluate how and when principal is likely to be returned, not only the date printed in offering documents.

What a Treasury bond is

A Treasury bond is a direct, marketable obligation of the U.S. government. TreasuryDirect describes marketable Treasury securities as transferable and backed by the full faith and credit of the United States: Treasury marketable securities. A conventional Treasury bond has a stated coupon schedule and maturity date. Those contractual terms make the promised cash-flow pattern comparatively straightforward: coupon payments are scheduled, and principal is due at maturity unless the investor sells earlier.

“Straightforward” does not mean price-stable. If market yields rise after purchase, the bond’s market price normally falls; if yields decline, its price normally rises. An investor who holds through maturity and receives all contractual payments does not lock in the purchase price’s interim market fluctuations, but an investor who sells before maturity realizes the then-current market price. Reinvestment risk remains because coupons and returned principal may have to be invested at rates that differ from the original yield.

TreasuryDirect is one access channel, and the Treasury also identifies banks and brokerages as channels for marketable securities. The account or trading venue affects execution and administration, not the underlying rate, maturity, or government backing of the security.

What a mortgage-backed security is

The SEC explains that an MBS is a security backed by a pool of mortgages. In a pass-through, homeowners’ principal and interest payments are passed to investors, after contractual servicing and other adjustments. In a collateralized mortgage obligation (CMO) or REMIC, the same underlying mortgage payments are allocated among tranches with different priorities and expected timing. The SEC’s overview describes these structures and their risks at Mortgage-Backed Securities and Collateralized Mortgage Obligations.

Agency pass-throughs

Agency MBS are issued or guaranteed through government-related housing agencies. The Federal Reserve’s supervisory guidance notes guarantees associated with Ginnie Mae, Fannie Mae, and Freddie Mac and characterizes most pass-throughs as having little credit risk relative to other mortgage securities. That description concerns credit exposure; it does not make the market value or cash-flow timing risk-free. An agency guarantee does not prevent a bond’s price from falling when rates rise, nor does it stop borrowers from refinancing and returning principal early.

Nonagency MBS

Nonagency MBS do not have the same agency guarantee. Their performance depends more directly on borrowers’ ability to pay, property and collateral values, delinquencies, defaults, servicing, and the protections built into the deal. A nonagency security can therefore combine the rate and prepayment behavior of mortgages with meaningful credit-loss exposure. “MBS yield” is not a single risk category unless the security’s agency status and structure are specified.

CMO and REMIC tranches

Tranching redistributes the timing and priority of principal and interest. One tranche may receive principal first and have a shorter expected life; another may absorb later cash flows and extend when prepayments slow. Seniority can change credit protection within a deal, but it cannot eliminate uncertainty about mortgage cash flows. A comparison that names only “MBS” while ignoring the tranche can therefore misstate both risk and expected duration.

Mortgage-backed securities vs. Treasury bonds: which is safer?

For direct issuer-credit backing, a Treasury has the clearest protection: it is a U.S. government obligation backed by the government’s full faith and credit. An agency MBS may have a guarantee that substantially limits credit exposure to individual homeowners, while a nonagency MBS can expose the investor to mortgage defaults and losses. On that narrow credit question, Treasuries and agency pass-throughs are not interchangeable, and nonagency MBS are a different proposition again.

Safety also includes the chance of an unfavorable market value or an inconvenient cash-flow date. Both securities can lose market value when yields rise. An MBS adds borrower behavior: refinancing can return principal when rates fall, while slower prepayments can leave principal outstanding longer when rates rise. A Treasury does not have that homeowner prepayment option. Consequently, “safer” depends on whether the investor means credit loss, price volatility, timing certainty, or the ability to sell.

Credit risk is only one part of safety

  • Treasury credit: the payment obligation is that of the U.S. government.
  • Agency MBS credit: a guarantee can reduce the risk that mortgage borrowers’ defaults interrupt promised payments, but guarantee terms and the security’s structure still matter.
  • Nonagency MBS credit: losses can arise from delinquencies and defaults, with protection depending on subordination, collateral, servicing, and deal terms.
  • Market risk: all fixed-income securities can change in price before maturity or expected final payment.
  • Cash-flow risk: MBS principal can be returned on a schedule that differs from the investor’s plan.

How prepayment changes MBS cash flows

Mortgage borrowers can repay principal at par, usually by refinancing, selling a property, or making scheduled and unscheduled payments. That option is the defining difference between a mortgage pool and a conventional Treasury cash-flow schedule.

When rates fall: contraction and reinvestment risk

Falling mortgage rates can make refinancing attractive. Faster prepayments return principal earlier than expected, shortening the MBS’s effective life. The investor then has cash to reinvest, but newly available bonds may offer lower yields than the original holding. This is reinvestment risk created by borrower behavior rather than by a Treasury maturity date.

When rates rise: extension risk

Higher rates reduce the incentive to refinance. Prepayments can slow, leaving principal outstanding for longer and extending the MBS’s effective duration. The security may become more price-sensitive just as market yields are higher. An MBS bought for a short expected life can therefore behave like a longer-duration asset during a rising-rate episode.

Why stated maturity is not enough

An MBS prospectus may show a final legal maturity, but investors commonly analyze an expected life based on assumptions about prepayment speeds. Those assumptions can be wrong because rates, housing turnover, refinancing activity, borrower incentives, servicing practices, and economic conditions change. Compare effective duration and scenario-based cash flows, not just final maturity.

Do MBS offer higher returns than Treasuries?

There is no universal answer. A return comparison is meaningful only when it identifies the exact security or index, observation dates, purchase price, coupon or yield measure, effective duration, credit backing, prepayment assumptions, reinvestment treatment, and sale costs. Without those details, “MBS return more” and “Treasuries always return less” are unsupported generalizations.

Separate the return components

  • Coupon income: the stated interest distribution, which may not equal the investor’s realized return.
  • Yield at purchase: a price-dependent measure that assumes a particular cash-flow pattern.
  • Price change: the gain or loss if the security is sold or marked to market.
  • Principal timing: early MBS paydowns can force reinvestment; delayed paydowns can alter duration and price sensitivity.
  • Credit and liquidity compensation: investors may demand additional return for nonagency credit exposure, complex structures, or costly trading.
  • Reinvestment: coupons and returned principal earn whatever rates are available thereafter.

Yield-to-maturity is naturally defined for a security with contractual cash flows ending at a stated maturity. MBS yield measures rely on prepayment assumptions, so a Treasury yield-to-maturity and an MBS yield based on an assumed prepayment path are not automatically comparable.

What the Federal Reserve research does—and does not—show

A 2016 Federal Reserve FEDS paper by Yuriy Kitsul and Marcelo Ochoa found that funding-liquidity risk is priced in the cross-section of agency MBS excess returns, separately from prepayment-risk premia: Funding Liquidity Risk and the Cross-section of MBS Returns. This is evidence that investors can require compensation for a particular risk. It is not a forecast for an individual bond, a guaranteed spread over Treasuries, or proof that MBS outperform in every period.

A defensible performance comparison therefore uses a dated period and like-for-like exposures. For example, compare an agency pass-through’s total return with a Treasury exposure of similar effective duration, state whether returns include reinvested distributions, and disclose whether the measurement is before or after trading costs. The available evidence does not establish a current, common-basis numerical return premium.

Are Treasury bonds more liquid than mortgage-backed securities?

Treasuries are marketable: they can generally be transferred or sold before maturity. Marketability is a legal and operational characteristic, not a promise of a particular bid-ask spread, execution price, or depth at every moment. A large, actively traded Treasury issue can have different trading conditions from a less active issue, especially during market stress.

MBS liquidity varies with agency status, pass-through versus tranche structure, issue size, dealer balance-sheet capacity, settlement conventions, and market conditions. The SEC identifies market and liquidity risks for MBS. The Federal Reserve’s May 2023 Financial Stability Report documented a historical period of weaker Treasury market depth and wider bid-ask measures in the conditions it analyzed: Asset Valuations. That report demonstrates that Treasury liquidity can deteriorate; it does not establish today’s ranking between Treasuries and every type of MBS.

Before trading, ask what “liquid” means for the decision: can the position be sold, how quickly, at what likely cost, and with how much price uncertainty? A fund’s daily dealing terms also do not make every underlying mortgage security equally liquid in stressed markets.

Compare the risks by scenario

If market rates fall sharply

A Treasury with a fixed coupon usually gains market value, subject to its duration. An MBS may also gain, but faster refinancing can return principal and limit the price appreciation that a comparable option-free bond might otherwise show. The investor then faces reinvestment at lower prevailing yields.

If market rates rise sharply

Both securities can decline in price. Treasury duration is tied more closely to its contractual schedule. MBS prepayments may slow, extending effective duration and potentially increasing the decline relative to an earlier expected-life estimate.

If a borrower’s credit deteriorates

That borrower-level event matters to nonagency MBS through delinquencies, defaults, and recoveries. An agency guarantee may shield specified payments from individual borrower credit losses, while a Treasury’s payment obligation remains that of the U.S. government.

If you must sell during stress

The realized result depends on the contemporaneous bid, ask, depth, and dealer or platform capacity. A security that is normally easy to trade can still incur a larger spread or price concession in a stressed market. MBS structure and liquidity risk can compound uncertainty; Treasury marketability does not guarantee a fixed execution price.

How to make a like-for-like comparison

  1. Identify the exposure. Write down the Treasury’s maturity and coupon, or identify the MBS as agency or nonagency and as a pass-through, CMO, REMIC, fund, or other tranche.
  2. Set the observation date. Record the date and market close used for each price and yield. Do not combine a current Treasury quote with an undated MBS statistic.
  3. Match interest-rate sensitivity. Compare effective duration or another clearly defined sensitivity measure, not merely stated maturity or average life.
  4. Describe expected cash flows. For the MBS, state the prepayment assumption and show how faster and slower paydowns change principal timing. For the Treasury, list coupon dates and maturity.
  5. Separate credit backing. Label full U.S. government backing, an agency guarantee, or nonagency mortgage credit exposure. Do not treat an agency guarantee as a guarantee against market loss.
  6. Define the return measure. Specify yield at purchase, coupon income, price return, or total return; include whether distributions are reinvested and whether fees or sale costs are deducted.
  7. Test the holding horizon. If the investor may sell early, model market-price risk and trading conditions. If the investor can hold, model reinvestment of coupons and any MBS principal returned before the planned date.
  8. Estimate liquidity cost. Obtain a current bid and ask, expected position size, and likely execution venue. Treat historical liquidity observations as context, not as a present-day quote.
  9. Write the decision rule. State which risk the investor is willing to bear—credit, rate, prepayment, extension, or trading cost—and reject a comparison that leaves that risk unnamed.

Which security fits which objective?

Priority: direct government backing and a defined maturity

A Treasury is the more direct instrument for an investor who wants a U.S. government obligation with scheduled coupon terms and principal due at a stated maturity. The investor still needs to tolerate price changes before maturity and decide how to reinvest coupons.

Priority: mortgage exposure with agency credit protection

An agency pass-through can provide exposure to mortgage cash flows while limiting much of the individual-borrower credit risk. The trade-off is uncertain principal timing, reinvestment risk when prepayments accelerate, and extension risk when they slow.

Priority: additional credit compensation

A nonagency MBS may offer compensation for mortgage-credit and structural risks, but the relevant analysis must cover collateral quality, deal protections, expected losses, and liquidity. A higher quoted yield, if observed, is not free income; it may be payment for risks a Treasury does not carry.

Priority: predictable spending dates

Neither label alone guarantees a payment date. A Treasury’s maturity and coupon schedule are easier to map to a liability. An MBS requires a range of prepayment scenarios and a plan for reinvesting early principal or funding a gap if principal arrives later than expected.

Common comparison mistakes

  • Using “MBS” as a single product: agency pass-throughs, nonagency deals, and CMO/REMIC tranches have different credit and cash-flow exposures.
  • Comparing coupon rates: coupon ignores purchase price, duration, prepayment, credit, and sale costs.
  • Comparing final maturities: an MBS’s expected life and effective duration can change materially before its legal final date.
  • Calling guarantees risk-free: an agency guarantee addresses specified credit or payment obligations, not market value, liquidity, or reinvestment.
  • Assuming marketable means instantly liquid: both Treasury and MBS execution conditions vary, especially during stress.
  • Mixing dates and measures: a current yield, a historical total return, and an undated spread do not form an apples-to-apples result.
  • Ignoring the sale decision: holding to maturity, holding through expected MBS paydowns, and selling next month are different risk problems.
  • Treating a research finding as a forecast: evidence that funding-liquidity risk is priced in agency MBS does not predict a guaranteed premium for a particular investor.

Questions to answer before buying or comparing an MBS

Read the security description or fund documentation for agency status, tranche priority, servicing and guarantee terms, expected-life assumptions, prepayment scenarios, effective duration, fees, settlement, and liquidity disclosures. Ask whether principal can be returned monthly, whether the position can extend materially, and which party bears credit losses. For a Treasury, verify the exact issue, coupon, maturity, price, accrued interest, and the cost of selling before maturity.

Keep the comparison educational rather than personalized: suitability depends on the investor’s horizon, cash needs, tax situation, risk tolerance, and access to pricing. The fact that two instruments are both fixed-income investments does not make their cash-flow risks interchangeable.
