Mortgage-backed securities (MBS) can lose value even when the borrowers keep making their payments. The reason is that mortgage borrowers can repay at unpredictable times, changing when an investor receives principal, what yield can be earned on reinvestment, and how sensitive the security is to interest rates. The central risks are prepayment (principal arrives sooner than expected), extension (principal arrives later), and credit (the underlying loans lose money through defaults).
Those risks are connected. A borrower decides whether refinancing is attractive; that decision changes the pool’s cash flow; the cash-flow change alters the MBS investor’s duration, price and reinvestment options. Agency status, security structure and market liquidity determine how severe the consequences can be.

What a mortgage-backed security is
An MBS is a debt instrument backed by a pool of residential mortgage loans. A lender or originator pools mortgages, transfers them into a securitization trust or agency program, and securities are issued against the borrowers’ scheduled principal and interest payments. Investors receive cash as borrowers pay monthly installments, refinance, sell homes or otherwise repay their loans.

Agency MBS are associated with Ginnie Mae, Fannie Mae or Freddie Mac. The applicable guarantee is not identical across these programs, so an investor must read the security’s offering and guarantee documents. Private-label, or nonagency, MBS are issued by private institutions and do not have a government-backed guarantee. That distinction is crucial for credit risk, but it does not make agency MBS free of market, liquidity, prepayment, extension or structural risk.

Pass-throughs and CMOs distribute cash differently
A pass-through generally distributes each investor’s pro-rata share of principal and interest collected from the mortgage pool. A collateralized mortgage obligation (CMO) divides the same underlying cash flows among tranches. Tranches can have different payment priorities, coupons, expected maturities and exposure to prepayment changes. Two MBS backed by similar mortgages can therefore produce very different investor outcomes.
Prepayment risk: principal comes back too soon
Prepayment risk is the possibility that borrowers repay principal faster than an investor expected. The most common trigger is a decline in mortgage rates. Refinancing becomes cheaper, so borrowers replace existing loans with new ones and the old loans in the pool are paid off. Home sales, cash-out refinancing and other borrower actions can also accelerate repayments.
For an investor who bought a high-coupon MBS at a premium, early principal return is especially painful. The investor receives cash that must be reinvested when newly available bonds may offer lower yields. Faster prepayments also limit the security’s price appreciation: when rates fall, a plain fixed-coupon bond can rise sharply, but an MBS may be redeemed sooner, capping the value of its above-market coupon.

- Mortgage rates decline. Refinancing becomes economically attractive for more borrowers.
- Pool prepayments accelerate. Principal that was expected over many years arrives earlier.
- The investor loses future high-coupon payments. The security’s cash flow is shortened.
- Reinvestment yield falls. Returned principal must be deployed at the lower rates then available.
- Price gains are restrained. The MBS behaves as though it has a call option held by borrowers.
The Federal Reserve’s trading manual summarizes the distinction this way: “If prepayments are faster than the expected rate, the mortgage security is exposed to call risk.” In mortgage markets, that borrower-controlled call is commonly discussed as prepayment risk.

Extension risk: principal arrives too late
Extension risk is the opposite cash-flow shock. When interest rates rise, refinancing becomes less attractive and borrowers tend to keep their existing mortgages longer. Prepayments slow, so an MBS returns principal later than projected. Its effective maturity and duration lengthen.
A security expected to behave like a short- or intermediate-term bond can become economically long-term. If rates rise again, that longer duration produces larger price declines than the investor’s original analysis implied. The investor also remains locked into a below-market mortgage coupon for longer, while capital that was expected to be returned cannot be reinvested at the new, higher rates.
An SEC-filed disclosure defines the mechanism directly: “Extension risk is the possibility that rising interest rates may cause prepayments to occur at a slower than expected rate.”

- Mortgage rates rise. Refinancing saves little or nothing for existing borrowers.
- Prepayments slow. More loans remain outstanding according to their original schedules.
- Duration extends. The investor has greater exposure to subsequent rate increases.
- Market value falls. Existing mortgage cash flows are less attractive than newly issued, higher-yielding bonds.
- Portfolio planning changes. Expected principal receipts and liquidity may arrive later than scheduled.
Why MBS have negative convexity
Duration is not fixed for most MBS because borrowers can change the timing of principal payments. This creates negative convexity: when rates fall, expected life shortens as prepayments accelerate, limiting price gains; when rates rise, expected life lengthens as prepayments slow, magnifying price losses.

| Market condition | Borrower behavior | Investor cash-flow effect | Main exposure |
|---|---|---|---|
| Rates fall | More refinancing and home turnover | Principal arrives early; high-coupon payments disappear | Prepayment, call and reinvestment risk |
| Rates rise | Less refinancing; borrowers retain existing loans | Principal arrives late; expected life lengthens | Extension, duration and price risk |
| Rates are volatile | Prepayment assumptions become less reliable | Projected cash flows and hedge ratios can shift rapidly | Model, valuation and liquidity risk |
The Federal Reserve’s MSA report states that “Prepayment rates on mortgage loans are driven largely by interest rate changes,” but rates are not the only driver. Borrower credit, equity, moving plans, refinancing costs, housing-market conditions and regional economic conditions also affect actual speeds. A model based on one constant prepayment rate can therefore be misleading.
Credit risk: who absorbs a mortgage default?
Credit risk is the possibility that the mortgages supporting the security fail to generate all promised principal and interest. The Federal Reserve identifies underlying-loan credit quality, geographic conditions and broader macroeconomic conditions as important default-risk drivers. Falling home prices, unemployment, concentrated exposure to a weak region and risky loan characteristics can all worsen losses.
Agency and nonagency MBS
| Feature | Agency MBS | Nonagency MBS |
|---|---|---|
| Issuer or program | Programs associated with Ginnie Mae, Fannie Mae or Freddie Mac | Issued by private institutions |
| Guarantee | Guarantee terms depend on the specific agency and security | No government-backed guarantee |
| Effect of a borrower default | Under the agency framework, a default is generally treated as a prepayment event for the investor | A default can create an actual credit loss to the security |
| Primary credit-loss concern | Generally lower direct borrower-credit exposure, subject to program and counterparty terms | Loan performance, collateral recovery, deal protections and tranche position |
| Risks that remain | Prepayment, extension, interest-rate, liquidity, structural and market-price risk | All of those risks plus more direct mortgage-credit loss exposure |
The Philadelphia Fed explains that nonagency MBS present the main credit-loss concern because they lack a government-backed guarantee. In an agency security, a borrower default is generally handled as a prepayment event; in a nonagency security, the same deterioration can reduce the cash ultimately distributed to investors. “Agency” therefore describes a credit-support framework, not a promise that the market price will remain stable or that every loss is impossible.

Market price reflects more than the current mortgage coupon. It incorporates expected prepayment speeds, interest-rate volatility, credit spreads, the guarantee, servicing arrangements, tranche rules and the supply of buyers. A security can lose value even when its scheduled principal and interest are still being paid because investors now demand a higher yield or expect less favorable cash-flow timing.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Structural and tranche risk in CMOs
CMO structures redistribute mortgage cash flows according to a defined waterfall. Senior and subordinate tranches, sequential-pay classes, planned-amortization classes and support classes can respond differently to the same prepayment change. A tranche that receives principal first may shorten sharply when prepayments accelerate, while another tranche absorbs more extension when prepayments slow.
- Payment priority: the waterfall determines which class receives principal first and which class absorbs variability.
- Coupon and maturity: each tranche can have a different stated coupon and expected life.
- Prepayment exposure: protections are conditional; a tranche can behave differently once collateral prepayments move outside modeled ranges.
- Model dependence: valuation depends on assumptions about rates, defaults and prepayment speeds rather than on a single contractual maturity.
Read the prospectus supplement, not just the headline maturity. The legal final maturity may be decades away even when the expected life is much shorter, and the expected life can change materially as market conditions change.

Premium and discount MBS behave differently
A premium MBS is purchased above its face value because its coupon is attractive relative to prevailing yields. It is particularly exposed to early principal return: the investor may receive par sooner than expected and lose the premium paid, in addition to reinvesting at lower rates.

A discount MBS is purchased below face value. Slower prepayments can extend the period during which the investor earns a below-market coupon, while faster prepayments can return principal sooner and may reduce the time available to accrete the discount. The exact result depends on the security’s coupon, price, servicing and tranche structure; there is no universal rule that one category always outperforms the other.
How to evaluate MBS risk before investing
- Identify the collateral and guarantee. Determine whether the security is a Ginnie Mae, Fannie Mae, Freddie Mac or private-label issue, and read the precise guarantee language.
- Check the structure. Establish whether it is a pass-through or CMO tranche, its payment priority, coupon, legal final maturity and expected-life assumptions.
- Stress prepayments. Examine outcomes under faster and slower prepayment speeds rather than relying on one base case.
- Measure rate sensitivity. Review effective duration, convexity and how those measures change under falling and rising rates.
- Assess credit quality. For nonagency securities, inspect borrower FICO distribution, loan-to-value ratios, geographic concentration, delinquency, loss severity assumptions and credit enhancement.
- Test liquidity. Ask how frequently the security trades, how transparent its pricing is and what bid-ask spread might apply in a stressed market.
- Review counterparty and operational controls. Servicer performance, trustee processes, funding arrangements and valuation independence can affect realized outcomes.
Institutional and funding risks behind the security
The Federal Reserve’s securitization guidance highlights recurring problems beyond borrower performance: inadequate capital, unsupported valuations of retained interests, dependence on short-term liquidity and weak independent risk management. These issues matter because a firm can appear profitable while its assets are difficult to value or fund. Investors should distinguish the credit of the mortgage pool from the financial strength and obligations of the entities that service, guarantee, issue or finance the security.
Why the market matters even for guaranteed securities
The Federal Reserve held $2.5 trillion of agency MBS as of October 2021, according to the Philadelphia Fed. That dated figure illustrates the market’s scale, not a current holding amount or a guarantee of investor returns. Large outstanding markets can still experience price volatility, changing prepayment expectations and temporary liquidity stress.
A guarantee can address specified principal and interest obligations under its terms, but it does not guarantee the price at which an investor can sell, the timing of unscheduled principal, the reinvestment rate, or the absence of duration and tranche risk. Those exposures must be analyzed separately.
Putting the risks together
Think of an MBS as a variable-timing bond rather than a bond with one dependable maturity. Falling rates can produce early principal and disappointing reinvestment; rising rates can produce delayed principal and a longer duration; weak mortgages can create credit losses, especially in nonagency deals; and a complex tranche can redistribute all three outcomes among investors. The appropriate analysis starts with the borrower’s refinancing incentive, follows the resulting cash-flow change through the security’s waterfall, and then tests price, liquidity and credit consequences under both rate directions.
