Mortgage-Backed Securities Funds vs. Treasury Bond Funds: Risks and Trade-Offs

Short answer: Treasury bond funds generally minimize issuer credit risk, but their share prices still fall when market rates rise. Mortgage-backed securities (MBS) funds have that same interest-rate exposure plus uncertainty about when homeowners repay their mortgages. Falling rates can accelerate prepayments and force reinvestment at lower yields; rising rates can slow prepayments and extend the portfolio’s interest-rate exposure. The right comparison is therefore fund-specific: examine duration, holdings, MBS structure, credit exposure, liquidity disclosures and total costs rather than relying on the category label.

The core difference in one view

Both categories own bonds, and both can lose value. The distinction is the source of their cash flows and risks:

As an Amazon Associate I earn from qualifying purchases.

  • Treasury bond funds invest primarily in U.S. Treasury securities. Investor.gov says funds holding U.S. government bonds may have minimal credit risk, but bond-fund market values generally decline when interest rates rise. A Treasury fund is not a cash equivalent or a promise to return your purchase price on demand. Read the SEC’s explanation of bond-fund risks at Investor.gov’s Bond Funds and Income Funds page.
  • MBS funds invest in securities backed by pools of home mortgages. Their principal and interest payments depend partly on homeowner behavior. Borrowers may repay early when refinancing is attractive, or repay more slowly when refinancing is unattractive. Investor.gov describes the structures and risks at Mortgage-Backed Securities and Collateralized Mortgage Obligations.

That difference makes an MBS fund’s expected cash-flow timing less certain than the stated maturity of a conventional bond. It can also cause an MBS fund and a Treasury fund with similar stated duration figures to behave differently in the same rate environment.

How the two fund categories work

Treasury bond funds

A Treasury fund pools investors’ money and buys a portfolio of Treasury securities with different maturities and, in some cases, different strategies. Each Treasury security has a stated term, but the fund’s overall sensitivity to rates depends on the maturity profile, duration and trading strategy of its current holdings. Because the fund continuously holds and replaces securities, an investor who sells fund shares receives the prevailing market value rather than a promised maturity payment.

Longer-maturity holdings are generally more sensitive to interest-rate changes than shorter-maturity holdings. If market rates rise, the prices of bonds already in the portfolio generally fall; if rates decline, those prices generally rise. The amount of movement depends on the portfolio’s duration and other characteristics disclosed by the fund.

Mortgage-backed securities funds

An MBS represents an interest in a pool of mortgages. In a pass-through structure, homeowners’ principal and interest payments are passed through to investors. A collateralized mortgage obligation (CMO) divides payments among tranches, giving different investors different payment priorities, expected maturity dates and prepayment exposures. Investor.gov notes that MBS and CMO structures vary, so the fund’s prospectus and shareholder report are essential for identifying what it actually owns.

The mortgages in a pool may be paid off before their scheduled maturity. A homeowner might refinance, sell the property or otherwise repay the loan. Those payments return principal to the MBS investor earlier than expected. If repayment slows, principal arrives later, extending the effective life of the holding. The fund’s cash-flow timing therefore depends on both interest rates and borrower behavior.

Risk comparison: what to check in an actual fund

Risk or feature MBS fund Treasury bond fund Documents and figures to check
Interest-rate sensitivity Bond prices respond to rates, while prepayments can shorten or extend effective cash-flow timing. Bond prices respond to rates; longer maturities generally create greater sensitivity. Current portfolio duration, maturity profile and the fund’s interest-rate-risk disclosure.
Principal repayment timing Homeowner prepayments can return principal early; slow prepayments can extend expected cash flows. Underlying Treasuries have stated terms, but the fund’s duration reflects its current portfolio and strategy. Objective, strategy, maturity profile and any MBS prepayment or extension discussion.
Credit exposure Structures differ. The prospectus identifies the securities held and the relevant credit risks. Funds investing in U.S. government bonds may have minimal credit risk, but that does not eliminate market losses. Issuer, guarantor, security type and the fund’s complete holdings.
Market and liquidity risk Investor.gov identifies potentially significant market and liquidity risks for MBS and CMOs. Share values change with rates and market conditions; the prospectus explains strategy-specific risks. Prospectus risk factors and the latest shareholder report.
Costs Fees vary by fund and share class. Fees vary by fund and share class. Expense information and a consistent comparison using the SEC’s mutual-fund guidance and FINRA’s Fund Analyzer.

The table describes category mechanics, not a prediction for any named fund. Two funds carrying the same label can have materially different durations, holdings, expenses and risk disclosures.

Interest-rate risk applies to both categories

Investor.gov warns that “A common misconception among some investors is that bonds and bond funds have little or no risk.” A bond fund’s net asset value reflects the market value of its holdings. When newly issued bonds offer higher rates, older bonds with lower coupons generally become less valuable, so the fund’s share price can decline. Longer-maturity bonds generally experience larger price changes for a given rate move.

This is why a Treasury fund should not be treated as a bank deposit or a fixed-value holding. A fund can own only government securities and still lose money over a period when rates rise or when market conditions reduce the value of its holdings. The fund’s duration gives a current indication of rate sensitivity, but it is not a guarantee of the return from a particular rate move.

MBS funds face the same basic price effect. Their additional complication is that the timing of principal payments can change as rates move. A duration number is therefore a snapshot of expected sensitivity under current assumptions, not a permanent characteristic.

MBS prepayment risk: why falling rates can hurt in an unexpected way

What happens when refinancing becomes attractive

When mortgage rates fall, more homeowners may refinance or repay their existing loans. The MBS fund receives principal sooner than expected. The fund then has to invest that cash in the securities available at the time, which may offer lower yields than the mortgages that were prepaid. This is the reinvestment problem associated with faster prepayments.

Faster prepayments also shorten the expected life of mortgage holdings. That can make an MBS portfolio less exposed to rates than expected in one environment, but it can also remove higher-income assets just when market yields are falling. The result is different from owning a conventional bond that simply continues paying its scheduled coupons until a known maturity date.

Why prepayment assumptions matter

Fund documents may discuss expected prepayment behavior, effective duration or weighted-average life. These are assumptions about a portfolio whose cash flows depend on many borrowers. Actual results can differ as refinancing activity, home sales and other borrower decisions change. Review the fund’s current disclosures rather than treating a category-wide prepayment estimate as a fact about every MBS fund.

MBS extension risk: why rising rates can lengthen exposure

When mortgage rates rise, refinancing generally becomes less attractive, so borrowers may repay more slowly. Principal that was expected to return earlier can remain invested for longer. That extends the effective life of the mortgage securities and can increase their sensitivity to further rate increases.

This extension effect explains why an MBS fund can respond differently from a Treasury fund even when their published duration figures appear similar. The Treasury portfolio’s stated maturities do not depend on homeowners deciding whether to refinance; an MBS portfolio’s expected timing does. A fund’s prospectus should explain how it addresses prepayment and extension risk and which mortgage structures it uses.

Credit risk, guarantees and what “Treasury” does—and does not—mean

Credit risk is the possibility that an issuer or other obligated party cannot make scheduled payments. Investor.gov states that credit risk may be minimal for funds investing in U.S. government bonds. That is an important distinction from market risk, but it is not a statement that the fund’s share price cannot fall.

Do not assume that every MBS fund owns the same type of mortgage security or has the same level of credit support. Pass-through securities and CMO tranches allocate payments differently, and their prospectuses describe the applicable risks. The fund’s holdings report should identify the issuer, guarantor, security type and concentration; the category name alone does not supply those details.

When reading a Treasury fund’s documents, confirm whether the strategy is limited to the Treasury securities you expect or whether it also permits other government-related or fixed-income instruments. When reading an MBS fund’s documents, identify the mortgage sectors, tranche types and any permitted non-mortgage holdings before drawing conclusions about credit quality.

Market and liquidity risk

Investor.gov identifies market and liquidity risks for MBS and CMOs. Market prices can move sharply when rates, economic expectations or trading conditions change. Liquidity risk means a security may be harder to sell at a favorable price when the fund needs to trade. The fund’s prospectus describes these risks and any limits on the strategy.

Treasury markets are generally associated with government securities, but a Treasury fund still has market risk because its shares are valued at current prices. The appropriate question is not whether a category is “safe,” but how much price movement the fund’s duration and strategy can produce and whether you can tolerate that movement.

How to evaluate a specific fund before buying

  1. Read the investment objective. Determine whether the fund seeks broad exposure, a particular maturity range, a government-only mandate or another defined strategy.
  2. Read the principal strategies and risk sections of the prospectus. Note permitted security types, duration targets, concentration limits, derivatives or borrowing provisions, and the stated treatment of interest-rate, prepayment, extension, market and liquidity risks.
  3. Inspect the latest holdings. Record the securities or sectors, maturity distribution, effective duration, weighted-average life where provided, and any concentration that could change the risk profile.
  4. For an MBS fund, identify the structure. Determine whether the portfolio emphasizes pass-throughs, CMOs or other mortgage securities, and read how the fund describes prepayment and extension behavior.
  5. For a Treasury fund, verify the maturity strategy. A short-, intermediate- or long-duration approach can produce very different price movements even though all three use Treasury securities.
  6. Check the share class and total expenses. Compare expense ratios and any applicable transaction or account costs on the same basis. The SEC’s mutual-fund overview is available at Investor.gov’s Mutual Funds page; Investor.gov also points readers to FINRA’s Fund Analyzer for cost comparisons.
  7. Read the latest shareholder report. Use it to confirm that the current portfolio and realized strategy match the prospectus description and to review changes in duration, holdings and expenses.
  8. Date every figure you record. Duration, holdings, fees and performance can change. Note the report date and share class so that comparisons remain valid.

How different rate scenarios can affect the trade-off

If rates fall

Prices of existing bonds generally benefit when market rates decline. In an MBS fund, however, lower rates can also encourage refinancing and faster prepayments. The fund may receive principal earlier and reinvest at lower prevailing yields, while the expected life of the mortgage holdings shortens. A Treasury fund does not have homeowner prepayments, so its response is driven primarily by the maturity and duration of its Treasury holdings.

If rates rise

Both funds can lose market value as rates rise. In an MBS fund, refinancing may slow, extending the time before principal is returned and potentially increasing effective rate sensitivity. A Treasury fund’s response depends mainly on its maturity profile and duration; longer-duration portfolios generally move more for a given rate change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If rates move unevenly or volatility increases

Mortgage borrower behavior may not adjust instantly or uniformly. Prepayment assumptions can change as refinancing incentives, home sales and market conditions change. That can make an MBS fund’s realized cash flows diverge from an initial projection. Review current disclosures when conditions change rather than relying on an old duration or prepayment estimate.

Choosing a category by the risk you are trying to control

This comparison is educational, not a personalized allocation recommendation. A useful decision process starts with the risk that matters most to you:

  • If minimizing issuer credit risk is the priority, a Treasury-focused fund may be the closer fit because Investor.gov describes credit risk as potentially minimal for funds investing in U.S. government bonds. You still must accept interest-rate and market-value risk.
  • If you can analyze mortgage cash-flow uncertainty, an MBS fund may provide exposure to a different set of bond cash flows, but you must be prepared for prepayment, reinvestment and extension effects in addition to ordinary rate risk.
  • If price stability over a specific period is critical, compare duration and maturity exposure rather than choosing by label. Neither category guarantees that the share price will remain constant.
  • If you need a simple, transparent maturity story, Treasury securities have stated terms, while MBS cash flows depend partly on borrower behavior. Even so, a Treasury fund’s continuously traded portfolio still has changing duration and market value.
  • If costs are decisive, compare the same share class, expense basis and account-level charges. A small category-level assumption about yield is not a substitute for the actual fund’s current expense information.

Common mistakes to avoid

  • Calling a Treasury fund risk-free. Low credit risk does not remove interest-rate or market risk.
  • Assuming every MBS fund is interchangeable. Mortgage structures, tranche priorities, holdings and permitted strategies differ.
  • Using duration as a guarantee. Duration is a current estimate of sensitivity; MBS prepayments and extensions can change the effective exposure.
  • Ignoring reinvestment risk. Early mortgage repayments can force the fund to reinvest at lower rates.
  • Looking only at the fund name. Read the objective, strategy, holdings, prospectus and shareholder report.
  • Comparing fees inconsistently. Use the same share class and cost basis, and account for recurring expenses as well as any transaction charges disclosed for your account.
  • Using undated figures. A duration, holding or expense figure is meaningful only with its report date and share class.

A practical review checklist

Before investing, write down the answers to these questions from the fund’s current documents:

  • What securities may the fund own, and what does it actually own now?
  • What is the current effective duration and maturity distribution?
  • For an MBS fund, how does the prospectus describe prepayment and extension risk?
  • For a Treasury fund, is the strategy short, intermediate or long duration?
  • What issuer, guarantor and security-type exposures appear in the holdings?
  • What market and liquidity risks are identified?
  • What is the total expense ratio for the share class you would purchase?
  • What date applies to every holding, duration and fee figure?
  • Could you tolerate a decline in the fund’s market value if rates rise?

These answers provide a more reliable comparison than a broad claim that one category is safer or pays more. Investor.gov’s explanations of bond funds, MBS and mutual funds provide the foundational definitions and risk descriptions: Bond Funds and Income Funds, Mortgage-Backed Securities and Collateralized Mortgage Obligations, and Mutual Funds.

Bottom line

Treasury bond funds generally offer the cleaner credit-risk profile, not immunity from losses. MBS funds add a second layer of uncertainty because mortgage principal can arrive early or late as refinancing conditions change. Compare the actual portfolio’s duration, maturity or weighted-average life, mortgage structure, credit exposure, liquidity disclosures and total costs. The category label is only the starting point; the current prospectus and shareholder report determine the risks you are really taking.
