A lender originates loans, sells them to an aggregator, and the loans are pooled into securities that investors can buy. As homeowners make principal and interest payments, money passes through a loan servicer and trustee to the security holders, after contractual servicing fees, guarantees and deal expenses.
That process can give lenders fresh funding for more mortgages and give investors regular cash flow. It also creates risks that ordinary bonds do not have: borrowers can repay early when rates fall, payments can slow when rates rise, and private transactions can expose investors to mortgage defaults. MBS are U.S.-specific in the examples below; other countries use different agencies, guarantees and legal structures.

What an MBS actually represents
The U.S. Securities and Exchange Commission describes mortgage-backed securities as debt obligations representing claims on cash flows from pools of mortgage loans, most commonly loans on residential property. Buying an MBS does not usually give you a direct claim on one named homeowner. It gives you a contractual right to a share of the principal and interest collected from many loans, or to cash flows allocated to your particular tranche.

Calling an MBS a “bond” is useful but incomplete. Like a bond, it is a debt claim that can make periodic payments and trade in a secondary market. Unlike a conventional corporate or government bond, the timing of those payments depends on thousands of households deciding whether to keep, refinance, sell or otherwise pay off their mortgages. The security may therefore mature faster or slower than originally expected.

How a home loan becomes an MBS
The transformation normally follows five linked stages.
- Origination. A bank, mortgage company or other lender underwrites a home loan, checks the borrower and property under its applicable standards, closes the loan and begins collecting payments or appoints a servicer to do so.
- Sale and aggregation. The lender may sell the loan to an aggregator such as Fannie Mae, Freddie Mac, a Ginnie Mae program issuer or a private securitizer. The lender receives funding that can be used to originate additional mortgages. Fannie Mae and Freddie Mac may hold loans or package them into MBS.
- Pooling and underwriting. The aggregator groups loans with broadly similar characteristics, such as interest-rate type, term and borrower or property criteria. It analyzes expected cash flows, credit performance and prepayment behavior, then establishes the legal rules for the pool.
- Security issuance. The pool is placed in a trust or comparable vehicle. Securities are issued to represent rights to the pool’s principal and interest. In a simple pass-through, all holders share cash flows proportionally. In a CMO or REMIC, the cash flow is divided among classes called tranches with specified payment priorities.
- Investor cash flows. Homeowners send monthly payments to a servicer. After servicing fees and other permitted deductions, the servicer and trustee distribute principal and interest according to the security’s guarantee and waterfall. Investors can sell the MBS rather than wait for every underlying mortgage to mature.
The result is a chain linking a borrower’s payment to an investor’s account. A borrower may never know which security owns an economic interest in the loan, while an investor generally owns an interest in a large pool rather than a single mortgage.
Who owns your mortgage after closing?
“Ownership” can refer to several different rights. The original lender may sell the loan’s note and economic interest. An agency, private trust or other investor can then own the loan or the securities backed by it. A separate servicing company may collect your payment, manage escrow if applicable, send statements and handle questions. The servicer can change even when the loan’s owner does not.

A transfer into an MBS does not normally rewrite the borrower’s interest rate, payment formula or other contractual terms. It changes who receives the loan’s cash flows and who performs servicing under the transfer documents. Your closing documents and subsequent transfer notices identify the current servicer and payment instructions; use those notices rather than assuming the original lender still owns or services the loan.
Pass-throughs, CMOs and REMICs
| Structure | How payments are allocated | Timing and complexity | Main investor consideration |
|---|---|---|---|
| Pass-through MBS | Each holder receives a pro-rata share of principal and interest collected from the mortgage pool, net of servicing and other contractual fees. | Relatively straightforward, but the amount and timing of principal still change as borrowers prepay. | Exposure is spread across the pool; prepayment and extension risk remain central. |
| CMO or REMIC | The same collateral cash flow is divided into tranches with a defined waterfall and payment priorities. | More complex. Tranches can have different coupons, expected average lives, final maturities and sensitivities to prepayments. | Priority can make one class receive principal earlier while another absorbs more timing uncertainty; analysis must be tranche-specific. |
A CMO tranche is not simply a smaller pass-through. Its position in the waterfall determines when principal is paid and which class bears changes in prepayment speed. A tranche advertised with a long final maturity may have a much shorter or longer expected average life depending on homeowner behavior and the deal rules.
Agency and private-label MBS are not the same
| Category | Guarantee and credit exposure | Cash-flow and trading features | Typical complexity and suitability questions |
|---|---|---|---|
| Ginnie Mae securities | Eligible securities carry Ginnie Mae’s full-faith-and-credit guarantee of timely payment of principal and interest, subject to program terms. | Many eligible fixed-rate issues can trade in the agency market; payment timing still changes with prepayments. | Investors must distinguish protection against missed contractual payments from protection against market-price losses. |
| Fannie Mae or Freddie Mac MBS | These government-sponsored enterprises provide their own guarantees under their programs. Those guarantees are not the same as a direct U.S. government guarantee. | Eligible fixed-rate agency pools can be traded in the “to-be-announced” (TBA) market, which supports liquidity before specific pools are delivered. | Credit exposure is shaped by the applicable GSE guarantee, while rate, prepayment, extension and liquidity risks remain. |
| Private-label MBS | No comparable agency guarantee. Investors rely on borrower payments, collateral value and deal-level credit enhancement such as subordination or reserves. | Trading liquidity and disclosure vary by deal; structures can be highly customized. | Investors need detailed analysis of underwriting, geographic and loan-type concentration, servicing, credit enhancement and tranche priority. |
An agency guarantee, where one exists, is generally a promise of timely contractual principal and interest under specified conditions. It is not a promise that the security’s market price will stay constant, that losses from selling before maturity will be reimbursed, or that the security has a fixed maturity date.

Why investors buy MBS
- Regular cash flow. Payments usually arrive monthly as interest and scheduled or unscheduled principal, rather than as one payment at a distant maturity.
- Access to housing credit. Investor funding lets lenders replenish capital and make additional home loans. Pooling thousands of similar loans creates standardized, tradable securities.
- Diversification. A pool can spread exposure across many borrowers and properties, although concentration and correlation risks still depend on the pool.
- Liquidity in agency markets. Eligible fixed-rate agency MBS can be traded in the TBA market. In a TBA trade, the buyer and seller agree on broad characteristics and price before the exact pools are selected for delivery.
- Portfolio flexibility. Different coupons, maturities and CMO tranches allow investors to choose different combinations of income, duration and prepayment exposure.
The risks that determine MBS returns
Prepayment risk
When mortgage rates fall, homeowners may refinance into cheaper loans. They may also sell a home, move, make a large principal payment or pay off a loan for another reason. The MBS investor receives principal earlier than forecast and must reinvest it, often at lower prevailing yields. A pass-through’s average life can therefore shorten abruptly. CMO tranches can experience very different prepayment effects because of their waterfall positions.

Extension and interest-rate risk
When rates rise, refinancing becomes less attractive and fewer loans pay off early. Principal then arrives more slowly, extending the security’s duration. An investor who expected principal back in a few years may remain exposed to higher rates for longer while the MBS price falls. An agency guarantee does not remove this market-value and duration risk.
Credit risk
Agency guarantees can protect timely payments under their governing terms, but private-label investors are more directly exposed to missed borrower payments, falling collateral values, servicing performance and the adequacy of credit enhancement. Even within a private deal, senior and junior tranches can have substantially different loss exposure.

Market and liquidity risk
MBS prices move with benchmark interest rates, mortgage spreads, housing conditions, investor demand and trading liquidity. A security may be worth less than its purchase price when you need to sell. Liquidity can deteriorate during market stress, and less-standardized private-label or highly structured tranches may be harder to value or trade.
Structural and model risk
CMO waterfalls, servicing rules and prepayment assumptions determine when each class receives cash. Small changes in assumed prepayment speeds can materially change a tranche’s expected average life and yield. Models are estimates, not guarantees; actual borrower behavior can differ from historical patterns.
Why interest rates change an MBS in two directions
Rates fall: faster principal, lower reinvestment yield
Suppose a pool pays a 6 percent mortgage coupon and market mortgage rates fall enough that refinancing becomes attractive. More borrowers may repay the old loans. The investor gets cash back sooner, loses some of the high-coupon exposure and faces the challenge of reinvesting at lower rates. This is the defining combination of contraction and reinvestment risk.

Rates rise: slower principal, longer duration
If rates rise, refinancing slows. Scheduled amortization continues, but unscheduled payoffs may decline. The security’s duration extends, so its price can fall more than an investor expected from the original maturity assumption. A pass-through and different CMO tranches can react differently even when backed by similar mortgages.
Rates move for reasons beyond refinancing
Mortgage spreads can widen or narrow relative to government-bond yields because of housing-market expectations, funding conditions, policy changes and investor demand. Consequently, an MBS price can move even when a benchmark Treasury yield is unchanged.
Understanding the TBA market
TBA means “to be announced.” In the agency market, participants can agree on issuer, coupon, settlement month and other broad characteristics without naming the exact mortgage pools at the time of the trade. The specific pools are identified later under market conventions. This creates a liquid forward market for eligible fixed-rate agency MBS, but it does not eliminate prepayment, extension, credit or market-price risk. TBA eligibility does not apply automatically to every agency security, CMO tranche or private-label deal.
What the 2008 crisis shows about MBS
Before the 2008 crisis, high-risk mortgages were funded in part by pooling and selling them to investors. When that bond funding collapsed, lenders stopped making many risky mortgages. Fannie Mae and Freddie Mac suffered large losses and entered federal conservatorship. The episode illustrates why underwriting quality, transparent disclosure, servicing practices, collateral assumptions and the distinction between agency and private-label structures matter. It also shows that a market can remain liquid during normal conditions yet seize up when confidence and funding disappear.
How to evaluate an MBS before investing
- Identify the issuer and guarantee. Determine whether the security is backed by Ginnie Mae’s guarantee, a Fannie Mae or Freddie Mac guarantee, or private credit enhancement. Read the guarantee’s scope and conditions.
- Read the cash-flow description. For a pass-through, review servicing fees, coupon, maturity and payment assumptions. For a CMO or REMIC, map the tranche waterfall, priority, lockout or support features and expected average life.
- Stress prepayment speeds. Examine what happens if homeowners refinance much faster or much slower than the base case. Compare projected duration and average life under multiple speeds.
- Assess credit and collateral. For private-label deals, review loan types, documentation, borrower and property concentrations, delinquency history, loss assumptions and the amount and ranking of credit enhancement.
- Check liquidity and price transparency. Ask whether the issue is actively traded, TBA-eligible or likely to require a dealer quote. A quoted yield is less useful if selling costs or price uncertainty are substantial.
- Match the risk to your objective. Decide whether you need predictable duration, monthly income, protection from credit losses or the ability to sell quickly. No single MBS structure provides all of these at once.
Who may or may not be suited to MBS exposure?
An investor comfortable modeling changing cash-flow timing may use agency pass-throughs for diversified monthly income, while accepting that principal can arrive early or late. A CMO can be appropriate only when the investor understands the specific tranche rather than relying on the collateral’s label. Private-label MBS require a higher tolerance for credit analysis, valuation uncertainty and possible illiquidity.
MBS are a poor fit for money that must be available at a known value on a fixed date. Even an agency-guaranteed security can lose market value before sale, and its principal may be returned on a schedule different from the one you expected. Review the prospectus, servicing and guarantee documents and consider professional advice for a complex tranche.
