A Section 1035 exchange can defer recognition of gain when one qualifying insurance contract is exchanged for another, but it is not a blanket exemption for cashing out a policy and buying a replacement. Federal tax treatment can change if the insured changes, you receive cash or other property, a policy loan is canceled, you personally receive an annuity check, or a partial exchange is followed by a withdrawal. The correct response depends on the contracts, money flows, dates, basis and forms involved. A completed exchange is not automatically reversible, and an insurer is not always required or able to issue a corrected Form 1099-R.
What a Section 1035 exchange actually does
Section 1035 of the Internal Revenue Code is a nonrecognition rule for specified exchanges of insurance contracts. In broad terms, it can defer federal income tax when an eligible life-insurance, endowment or annuity contract is exchanged for another contract that meets the statutory conditions. The existing contract’s tax basis generally carries into the replacement contract under the applicable rules, so gain is deferred rather than erased. The provision is designed for people who have exchanged one policy for another better suited to their needs without actually realizing gain, language reproduced by the IRS from House Report No. 1337, 83rd Congress, 2nd Session, page 81 (1954).

That description is narrower than the phrase “tax-free exchange” suggests. Section 1035 concerns the transaction’s tax characterization; it does not make every payment associated with an exchange nontaxable. The IRS’s 2026 Instructions for Forms 1099-R and 5498 state: “However, the distribution of other property or the cancellation of a contract loan at the time of the exchange may be taxable and reportable on a separate Form 1099-R.” The contract parties, insured or annuitant, ownership, consideration received and sequence of events all matter.

The mistakes most likely to create a tax issue
| Transaction feature | Why it matters | Records to verify |
|---|---|---|
| Same versus changed insured | Life-insurance nonrecognition is limited to contracts relating to the same insured. | Declarations pages, applications, ownership records and carrier exchange forms. |
| Direct transfer versus owner receipt | Receiving proceeds personally can look like a distribution rather than a qualifying exchange. | Checks, endorsements, wire instructions and both carriers’ transaction histories. |
| Loan-free versus loan-bearing contracts | Cancellation or a change in a contract loan can produce a separate taxable reportable amount. | Loan ledgers and values immediately before and after transfer. |
| Full versus partial annuity exchange | Partial transfers and withdrawals made within the relevant period have additional requirements. | Amounts transferred, basis allocation, and dates of every withdrawal or surrender. |
| Proposed versus completed exchange | Errors are easier to prevent before money moves; a completed transaction may not be repairable by paperwork alone. | Signed applications, authorizations, transfer instructions and issued tax forms. |
Mistake 1: changing the insured
For a life-insurance contract exchange, the IRS says nonrecognition is limited to policies relating to the same insured. Replacing a policy on one person with a policy on another person is therefore a material eligibility problem, not a clerical mismatch that can be fixed by changing a name on a form after the fact. Ownership and beneficiary changes are separate questions; they do not turn a changed insured into the same insured.

Before the exchange
- Compare the insured shown on the existing contract with the insured in the new application and illustration.
- Ask both carriers to confirm in writing how they will identify the insured for the proposed 1035 exchange.
- Check whether an assignment, replacement notice or state-required form describes a different person from the policy schedule.
- Do not authorize the transfer until the mismatch is resolved and the tax treatment is reviewed.
After the exchange
Preserve both policies, applications, ownership records, assignment documents, transfer instructions, statements and Forms 1099-R. Ask each insurer to explain the insured information used in its reporting. A tax professional must then analyze the actual transaction and the law for the relevant tax year. Do not assume that an amended application or corrected contract automatically restores Section 1035 treatment; the IRS materials do not provide a universal post-completion cure.
Mistake 2: receiving cash or other property
An exchange can be taxable in part when the owner receives money or property instead of transferring the entire economic value into the replacement contract. The IRS instructions specifically warn that distribution of other property during an exchange may be taxable and separately reportable on Form 1099-R. The taxable amount depends on what was received and the contract’s tax basis, so there is no single percentage or formula that applies to every transaction.
How this happens
- The old carrier sends a check to the owner instead of directly transferring value to the new carrier.
- The owner takes cash out of the old contract while directing the remaining value into a replacement policy.
- Noncash property is delivered as part of the transaction.
- A carrier’s administrative fee or adjustment is mistaken for an automatically tax-free cash component.
A transaction may qualify to the extent the contracts and transfer satisfy Section 1035 while the cash or property has its own tax consequences. Separate reporting does not by itself prove that the entire exchange failed, but it is a signal to reconcile the amount received, basis and carrier records before filing.

A policy loan can make an otherwise straightforward exchange tax-sensitive. If a loan is canceled at the time of the exchange, the IRS warns that the cancellation may be taxable and reportable on a separate Form 1099-R. A reduction, payoff or disappearance of a loan balance can therefore matter even when no check was sent to you.

What to compare
- Obtain the old contract’s loan balance, accrued interest and cash value immediately before the transfer.
- Obtain the new contract’s opening values and any loan shown after issue.
- Read the exchange authorization for language stating that a loan will be assumed, repaid, offset or canceled.
- Compare those records with each insurer’s Form 1099-R and written explanation.
The sources establish a risk, not a universal taxable-gain calculation. Do not apply a rule of thumb based only on the loan principal or cash value. A qualified tax adviser must determine how basis, consideration and the specific loan treatment affect the return for that year.
Mistake 4: receiving and endorsing an annuity check
Revenue Ruling 2007-24 describes an owner who received a check from an annuity issuer and endorsed it to another company. On those facts, the IRS treated the payment as a distribution under Section 72 rather than a tax-free Section 1035 exchange. The critical issue was control of the proceeds: the owner received the money before it was sent to the replacement issuer.
Direct transfer versus owner control
| Pattern | Tax-characterization concern | Practical safeguard |
|---|---|---|
| Carrier-to-carrier transfer under written instructions | More consistent with a qualifying exchange when all other requirements are met. | Use the carriers’ direct-transfer process and retain confirmations. |
| Check payable to or delivered to the owner, then endorsed onward | May be treated as a distribution under Section 72, as in Revenue Ruling 2007-24. | Ask why the check is owner-controlled and obtain advice before depositing or endorsing it. |
Do not rely on the label “1035” printed on an application. Confirm who was entitled to the proceeds, who could control them, and whether either carrier recorded a distribution. If a check was already received, keep the original, endorsement image, deposit record and correspondence from both companies.

Mistake 5: making a partial annuity exchange and then withdrawing money
Partial annuity exchanges have additional rules. Revenue Procedure 2008-24 superseded the interim guidance in Notice 2003-51 and addresses partial transfers, basis allocation and certain withdrawals or surrenders made within 12 months. A transfer that does not satisfy the applicable requirements may be treated as a taxable distribution from the first contract followed by a payment into the second contract.

Why the 12-month period matters
The 12 months discussed in Revenue Procedure 2008-24 is a timing rule for specified partial-exchange situations, not a general grace period. The relationship between the transfer and a later withdrawal or surrender must be analyzed with the amounts, basis and contract terms. A withdrawal soon after a partial exchange can change the tax characterization even if the initial paperwork looked complete.
- Record the exact date and amount transferred from the original annuity.
- Allocate basis between the old and new contracts using the method applicable to the transaction.
- List every withdrawal, surrender, loan or additional payment during the following 12 months.
- Ask a tax professional to apply Revenue Procedure 2008-24 to those facts rather than assuming the transfer was automatically tax-free.
Why a Form 1099-R may arrive
Insurers use Form 1099-R to report distributions and certain taxable or potentially taxable events. A form can be issued even when you and the carriers intended a Section 1035 exchange. A separate form may reflect cash or other property received, a canceled contract loan, an owner-controlled annuity payment or the carrier’s classification of a partial exchange.
How to investigate the form
- Match the form’s gross distribution, taxable amount, distribution code and payer to the transaction documents.
- Check whether another Form 1099-R was issued for a loan cancellation or other property component.
- Ask the payer for its written explanation and the data it transmitted to the IRS.
- Compare the reported amounts with statements showing basis, cash value, loan balance and transfer dates.
- Give the complete file to a qualified tax professional before deciding how to report the item.
A corrected Form 1099-R may be appropriate when the insurer made a reporting error, but neither the IRS guidance reviewed here nor the transaction facts guarantee that a correction will be issued. A carrier can also conclude that its original reporting was accurate even if the owner expected nonrecognition. Do not ignore the form or alter a return solely because a representative says the exchange was “tax-free.”

Prevention is more reliable than post-completion repair. Before signing, obtain a side-by-side transaction summary that identifies the old and new insured or annuitant, owners, beneficiaries, contract type, cash value, basis, loan balance, transfer amount, destination of any residual cash and whether the transfer is full or partial.
- Ask the issuing carriers whether they will use a direct trustee- or carrier-to-carrier transfer process rather than sending proceeds to you.
- Confirm that the replacement contract’s parties satisfy the applicable same-insured or same-obligee requirement.
- Resolve every loan issue in writing, including whether the loan is assumed, repaid, offset or canceled.
- Identify any cash, property, fee or adjustment that will not enter the replacement contract.
- For a partial annuity exchange, obtain a written schedule of basis allocation and a plan for avoiding withdrawals that could trigger the Revenue Procedure 2008-24 rules.
- Keep signed forms and confirmations until the tax year’s reporting is complete.
What to do when a completed exchange appears taxable
Stop treating the transaction as routine until the facts are reconciled. Do not deposit an unresolved check, request a surrender, or make a follow-up withdrawal merely to “fix” the paperwork. Those actions can create additional events and dates that must be analyzed.

Special distinction: life insurance versus annuity contracts
Life-insurance exchanges focus on the same insured requirement. Annuity exchanges generally require the same obligee or obligees to hold the new contract, and the direct-transfer mechanics are especially important. A life-insurance rule should not be copied mechanically onto an annuity transaction, and an annuity ruling involving an owner-controlled check should not be treated as proof that every life-policy exchange is taxable.
For either contract type, distinguish the proposed exchange from later events. A qualifying exchange does not make a later withdrawal, surrender, loan or distribution from the replacement contract tax-free. Those later events are analyzed under the rules applicable to the new contract and the owner’s basis.
Current federal-law note for 2026
Internal Revenue Bulletin 2026-31 describes Treasury Decision 10052, final regulations addressing transfer-for-value rules and information reporting for certain Section 1035 exchanges involving life insurance. The bulletin states an effective date of July 9, 2026. This development is relevant when analyzing ownership transfers, death-benefit exclusion or reportable policy sales. It does not replace the basic same-insured requirement and should not be confused with the rules governing cash, loan cancellation, direct transfers or partial annuity exchanges.
This discussion concerns U.S. federal tax sources. State taxation, insurer procedures, policy suitability, eligibility for a specific correction and the tax result for an individual may differ. Verify the forms and law for the year of the transaction before filing.
