Short answer: An inherited annuity and a refund or return-of-premium benefit are not separate, universally defined tax categories. Your federal income-tax result depends on the contract language, whether payments had begun, whether the annuity is held in a qualified retirement plan or a nonqualified contract, the decedent’s investment in the contract, prior tax-free recovery, and whether you receive installments or a lump sum. A payment can be partly taxable, fully taxable, or partly excluded from income under the applicable rule.

Start by identifying exactly what the insurer or plan administrator is paying: survivor annuity installments, guaranteed-period payments, a deferred-contract death benefit, a nonperiodic lump sum, or a contractual refund feature. Then match that payment to the correct tax method. The word “refund” by itself does not make a benefit tax-free.

What “inherited annuity” and “refund of annuity” mean

An inherited annuity is an annuity interest received after the owner or annuitant dies. It may pay a continuing survivor benefit, a guaranteed number of installments, or a death benefit before regular annuity payments started. The tax treatment follows the form of the payment and the contract’s tax history, not merely the fact that the recipient is a beneficiary.

A refund feature, return of premium, or similar provision promises to pay some amount if the annuitant dies before receiving the value specified in the contract. Depending on the contract, the benefit may be paid as installments or as a single amount. Some provisions return premiums less payments already made; others guarantee a stated payment period. These provisions are legally and economically different, so they can produce different tax calculations.

IRS Publication 575 states: “Generally, a survivor or beneficiary reports pension or annuity income in the same way the plan participant would have reported it.” That principle means the beneficiary generally steps into the applicable tax method the participant would have used, subject to special rules for death benefits and nonannuity distributions.

The facts that control the federal tax result

Question Why it matters
Had the annuity starting date occurred before death? Payments after the starting date generally continue the participant’s annuity tax method. A deferred-contract death benefit paid before that date is generally taxable only to the extent it exceeds the decedent’s cost.
Is the contract qualified or nonqualified? Amounts not paid as an annuity can follow different allocation rules under section 72. Qualified-plan distributions and nonqualified-contract distributions are not interchangeable.
What was the decedent’s investment in the contract? Cost or basis can support an exclusion from income. Prior tax-free recovery reduces the remaining amount available for exclusion.
What exactly does the contract promise? A survivor annuity, guaranteed period, return-of-premium feature, joint-and-survivor benefit, and QLAC return-of-premium provision each have distinct mechanics.
How is the benefit paid? Installments, a lump sum, and another nonperiodic payment can trigger different rules and reporting.
What does the payer report? Form 1099-R, withholding, and any required minimum-distribution treatment help identify how the payer classified the transaction, although the form does not replace your obligation to apply the correct tax rule.

Survivor annuity payments after payments have started

If the decedent was already receiving an annuity, a surviving spouse or other beneficiary generally reports the survivor payments using the same tax method that applied to the participant. The applicable method may allocate each payment between a taxable portion and a tax-free return of investment in the contract.

How cost recovery works

The participant’s unrecovered investment is the starting point for determining how much can be excluded. As payments are received, the tax-free portion reduces that remaining investment. Once the investment has been recovered under the applicable method, later payments are generally fully taxable.

The exact calculation can depend on whether the contract is subject to the General Rule or another method provided for the annuity. The beneficiary should obtain the participant’s payment history and the method used by the payer rather than assuming that every installment is taxable or that every installment is a tax-free return of principal.

Guaranteed-payment arrangements

A life annuity may include a guaranteed payment period. Under the described guaranteed-payment rule, the beneficiary does not include distributions in gross income until the beneficiary’s distributions, together with the annuitant’s tax-free distributions, equal the contract cost. Payments received after that cost has been recovered are fully taxable under the rule.

This rule is narrower than a general rule for all survivor benefits. It does not apply when more than the guaranteed amount could be collected, such as under a joint-and-survivor annuity. The contract must be examined to determine whether the beneficiary has a fixed guarantee or a continuing right to payments based on another person’s survival.

Deferred annuity death benefits paid before the annuity starting date

For a deferred annuity contract, death before the annuity starting date generally produces a different result. IRS Publication 575 says that if you receive a death benefit under that contract, the amount received above the decedent’s cost is included in gross income as income in respect of a decedent. The publication expressly covers receipt as either a lump sum or periodic payments.

For example, assume an illustrative nonqualified deferred contract had a $100,000 cost and a $135,000 death benefit payable before payments began. The $35,000 excess is the amount generally included in gross income under this rule; the $100,000 cost is not treated as new income merely because it was paid to the beneficiary. The example is only a way to show the calculation. Your contract may have a different cost, benefit, or prior recovery history.

Income in respect of a decedent is income the decedent had a right to receive but that was not taxed before death. The beneficiary reports the taxable amount in the year received under the applicable reporting rules. In some estates, an estate-tax deduction may be available for income in respect of a decedent, but eligibility and calculation depend on the estate and should be reviewed separately.

When a lump sum or other nonperiodic payment is chosen

A beneficiary may be offered a single payment instead of installments. Choosing a lump sum can change the tax mechanics because section 72 distinguishes amounts received as an annuity from amounts not received as an annuity. Revenue Procedure 2016-36 explains that qualified and nonqualified arrangements can use substantially different allocation rules for nonannuity amounts.

Nonqualified contracts

For a nonqualified annuity, a pre-start-date nonannuity payment generally follows income-first treatment to the extent the payment is allocated to contract income. In practical terms, the earnings portion is generally reached before the remaining investment in the contract. The contract and payer’s calculation determine the amount allocated to income.

Qualified retirement plans

A qualified-plan distribution that is not paid as an annuity uses a separate investment-in-the-contract allocation rule. You should not apply the nonqualified income-first approach automatically to a qualified-plan death benefit. The plan document, the distribution code, and the participant’s basis information are needed to determine the correct result.

Why the payment election matters

Installments can spread taxable income across years and preserve an exclusion method tied to the annuity. A lump sum may accelerate the taxable amount into one year, but it can also discharge the contract and invoke a rule that permits exclusion up to the deceased employee’s investment in the contract. Publication 575 describes this possibility for a nonperiodic payment that fully discharges an annuity obligation. Whether it applies depends on the exact transaction, not on the label “refund.”

How a refund feature changes the cost calculation

Publication 939’s General Rule uses the value of a refund feature in calculating investment in the contract. The actuarial value of that feature reduces net cost for purposes of determining the tax-free portion. Consequently, the full premium is not automatically recoverable tax-free simply because the contract promises a refund at death.

Consider an illustrative contract with a stated premium and a refund feature. The relevant investment in the contract may be less than the premium after the actuarial value of the refund feature is taken into account. The exclusion calculation then uses that adjusted amount and the applicable payment method. The insurer’s illustration or a sales description may show the promised benefit, but it does not by itself establish the tax basis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ask the payer how it determined investment in the contract, what refund-feature value it used, and how much of the investment had already been recovered tax-free. If the payer cannot explain the calculation, request the contract’s tax worksheet or consult a professional before filing.

QLAC return-of-premium benefits are a special case

A qualified longevity annuity contract (QLAC) can include a permitted return-of-premium benefit. The Form 1098-Q instructions describe a benefit equal to premiums paid less payments already made. This provision has its own timing and required-minimum-distribution rules.

In the specified situation in which the employee died after the required beginning date, the return payment is treated as a required minimum distribution for the year it is paid and is not eligible for rollover. The instructions also provide a deadline for paying the benefit. These rules apply to the described QLAC provision; they should not be generalized to every annuity that uses the words “return of premium” or “refund.”

Additional 10% tax and withholding are separate questions

IRS Topic 410 says the additional 10% tax on early distributions generally does not apply to amounts distributed on or after the death of the plan participant or contract holder. That exception concerns the additional tax; it does not decide whether the payment is included in ordinary income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The taxable portion of an annuity death benefit or inherited payment is generally subject to federal income-tax withholding. Withholding is a prepayment of tax, not a determination that the entire payment is taxable. A payer may withhold from a payment that is partly excluded, and insufficient withholding can still leave a balance due when you file.

How to determine your own treatment

  1. Obtain the controlling documents. Request the annuity contract, beneficiary designation, plan document if applicable, death-benefit election form, distribution statement, and any prior annual tax statements.
  2. Identify the arrangement. Confirm whether the payment comes from a qualified retirement plan, an individual retirement arrangement, or a nonqualified annuity contract.
  3. Determine the timing. Find the annuity starting date and establish whether death occurred before or after that date.
  4. Classify the payment. Label it as survivor annuity installments, guaranteed-period payments, a lump-sum death benefit, another nonperiodic amount, a refund feature, or a QLAC return-of-premium benefit.
  5. Establish investment and prior recovery. Obtain the decedent’s investment in the contract, subtract any amount already recovered tax-free, and ask whether a refund feature reduced net cost under the General Rule.
  6. Check the election. Compare the tax consequences of installments and a lump sum if the contract permits a choice. A payment that discharges the obligation can be treated differently from continuing annuity payments.
  7. Review reporting. Examine Form 1099-R, the distribution code, the gross-distribution and taxable-amount boxes, and withholding. Reconcile those figures to the contract calculation.
  8. Check special timing rules. If the contract is a QLAC or the participant had reached the required beginning date, review the applicable required-minimum-distribution and rollover restrictions.
  9. Separate federal from other taxes. State income tax, estate tax, and any estate-tax deduction for income in respect of a decedent require separate analysis.
  10. Document the filing position. Keep the contract, calculation, payer correspondence, and statements supporting the amount reported on your federal return.

Common mistakes and how to avoid them

  • Calling every death benefit a refund. A survivor annuity, guaranteed period, and return-of-premium feature are different contractual benefits.
  • Assuming all inherited annuity money is taxable. Cost recovery can exclude part of a payment, and a pre-start-date death benefit is generally taxable only above the decedent’s cost.
  • Assuming all premiums come back tax-free. A refund feature can reduce net cost in the General Rule calculation.
  • Using the wrong qualified/nonqualified rule. Nonannuity distributions from qualified plans and nonqualified contracts can use different allocation methods.
  • Ignoring the annuity starting date. The same contract can produce different treatment depending on whether regular payments had begun.
  • Treating withholding as the final tax bill. Withholding does not determine the taxable amount.
  • Rolling over a restricted QLAC payment. In the specified post-required-beginning-date case, the return payment is an RMD for the year paid and is not eligible for rollover.
  • Relying only on a 1099-R. The form is evidence of the payer’s reporting, but the contract terms and basis records control the underlying tax analysis.

Questions to ask the insurer, plan administrator, or executor

  • What is the exact name of the benefit being paid?
  • Was the annuity starting date before the participant’s death?
  • Is this a qualified-plan distribution or a nonqualified-contract payment?
  • What investment in the contract did the payer use?
  • How much cost had already been recovered tax-free?
  • Does the contract contain a refund, guaranteed-period, survivor, or joint-and-survivor provision?
  • Was a refund feature’s actuarial value used to reduce net cost?
  • Does the payment fully discharge the annuity obligation?
  • Is the contract a QLAC, and did the participant die after the required beginning date?
  • What amount will appear on Form 1099-R, and what withholding was applied?

Limits of the federal rules

The rules described here are U.S. federal income-tax rules reflected in IRS Publication 575 (2025), Publication 939 (December 2025), Revenue Procedure 2016-36, IRS Topic 410, and the April 2025 Form 1098-Q instructions. They do not determine state income tax, estate tax, the availability of an estate-tax deduction, or the result under a particular plan’s elections.

Current IRS publications and instructions should be checked for the tax year in which the payment is received. For a filing position involving a large lump sum, an unusual refund provision, a qualified plan, or a QLAC, use a tax professional who regularly handles annuity distributions and provide the complete contract and payment history.
