Individual ASX shares vs diversified ETFs: which suits your investing goals?

Neither individual ASX shares nor diversified ETFs is a universal winner. Direct shares give you ownership of, and control over selecting, particular companies. An ETF gives you units in a managed fund whose stated strategy determines the underlying holdings. The suitable choice depends on your goal, time horizon, tolerance for losses, desired control, willingness to research and monitor investments, and the total costs and tax records you can manage.

The decision in one sentence

Choose individual shares when selecting and following specific companies is an important part of your plan and you accept concentrated, company-specific risk. Choose a genuinely diversified ETF when you prefer one exchange-traded holding to provide a rules-based or actively managed basket and you are comfortable delegating security selection to the fund’s strategy. You can also use both, provided each holding has a clear role.

What you actually own

An individual ASX share

A share is part ownership in one company. If you buy shares in an Australian company listed on the ASX, your investment result is tied to that company’s earnings, balance sheet, industry, management decisions and market valuation. Shareholders may be entitled to vote on company matters and may receive dividends, but a dividend is not guaranteed. The share price can rise or fall, including falling sharply if the company’s outlook deteriorates.

You normally place an order through a broker. You decide which company to buy, how many shares to hold, when to add or sell, and whether to reinvest income. That control also makes you responsible for researching the business, monitoring relevant developments, deciding when your original thesis has changed and retaining transaction and income records.

An exchange-traded fund

An ETF is a managed fund traded on a stock exchange. You buy units in the fund, not direct legal ownership of every share, bond or other asset held inside it. The fund manager invests pooled money under the ETF’s objective and strategy. Your result reflects the value of those units, distributions and the costs of running and trading the fund.

ETFs can hold Australian or international shares, sectors, property, infrastructure, cash, bonds, commodities, currencies or crypto-assets. Some follow an index passively; others are actively managed. Some use derivatives or other complex techniques. The label “ETF” therefore tells you how the fund trades, not whether it is broad, simple or low risk.

How broad is the diversification?

Diversification is a property of the holdings and their weights, not a guarantee attached to an ETF ticker. A broad-market fund may spread exposure across hundreds of companies, while a sector, country or theme fund may be concentrated in a much smaller group. An ETF tracking an S&P/ASX 200 index, for example, is designed to provide exposure to Australia’s largest 200 companies; that illustrates one index’s stated breadth, not the breadth of every ETF.

Direct shares can be diversified too, but diversification depends on how many genuinely different exposures you own. Five companies in the same industry may behave more like one risk than five independent investments. A portfolio containing one or two companies remains heavily exposed to each company’s fortunes.

Spreading investments can reduce the effect of one holding performing poorly. It cannot prevent a fall in the overall market, a decline in a particular asset class, or a loss caused by a currency, interest-rate, liquidity or strategy problem. Examine an ETF’s objective, index or mandate, top holdings, sector and country weights, and the latest product disclosure statement (PDS) before treating it as diversified.

Shares versus ETFs: the practical trade-offs

Decision area Individual ASX shares Diversified ETF Question to ask yourself
What is owned Direct part ownership in each selected company. Units in a managed fund; the fund owns the underlying investments. Do you want to choose each company or own a fund’s stated basket?
Exposure Depends on the companies and position sizes you select; a single holding is concentrated. Can cover many holdings in one trade, but breadth depends on the mandate. What markets, sectors, countries and assets do the actual holdings cover?
Decision control You choose every security and trade. You choose the ETF; its strategy determines underlying holdings and rebalancing. How much control do you want, and how much research can you sustain?
Work Company research, monitoring, position sizing and record keeping are your responsibility. Fund due diligence remains your responsibility, while the manager implements the stated strategy. Will you review the investment when your circumstances or the fund changes?
Trading and management costs Brokerage and possible platform charges; foreign-exchange costs can apply to overseas shares. Brokerage or other trading costs plus the fund’s ongoing fees and any spread between buy and sell prices. What is the total cost for your planned amount and contribution frequency?
Main risks Company-specific risk alongside market risk; dividends are not assured. Market risk plus any sector, currency, liquidity, inflation, interest-rate, credit, manager or complex-strategy risk relevant to its holdings. Can you explain what could make this particular investment lose value?
Tax and records Dividends, possible franking credits, and capital gains or losses on disposal. Distributions and capital gains attributed through the fund, plus gains or losses when units are sold. Can you retain contracts, statements and expense records for your tax return?

Control, time and research responsibility

What direct-share control requires

Direct ownership lets you express a view about a particular company rather than accepting the composition of an index or manager’s portfolio. You can avoid a company you do not understand, limit a position, or sell when your investment case no longer holds. The cost is an ongoing decision burden: reading company announcements and financial information, checking valuation and balance-sheet risks, watching concentration and keeping your records accurate.

There is no automatic diversification just because all holdings trade on the ASX. A direct portfolio needs a deliberate plan for company count, sector exposure, position limits and rebalancing. Without one, a few successful or unsuccessful decisions can dominate the result.

What ETF ownership delegates

An ETF can make holding a basket operationally simpler. The manager or index methodology determines inclusions, exclusions, weightings and rebalancing. You still need to understand that process: a passive fund can follow a narrow index, and an active fund can make decisions that differ materially from the broad market.

ASIC Moneysmart says, “ETFs might suit you if: you want a relatively simple way to invest.” “Simple” describes the mechanics of obtaining a basket, not an absence of risk or research. Read the PDS for the objective, strategy, fees, distributions, leverage or derivative use, currency treatment, liquidity arrangements and material risks. Review holdings periodically so a fund that once matched your plan has not become an unintended concentration.

Costs: compare the whole transaction, not a label

Costs when buying individual shares

  • Brokerage: a charge may apply each time you buy or sell. A fee that looks small in dollars can consume a large percentage of a small trade.
  • Platform charges: your investing platform may charge account, data or other service fees.
  • Foreign exchange: this is relevant when the security or service involves an overseas market or currency.
  • Portfolio turnover: frequent trading can create more brokerage and potentially more taxable disposals.

Costs when buying ETFs

  • Trading costs: brokerage and the difference between the price at which units can be bought and sold.
  • Ongoing fund fees: the management expense or other fees disclosed by the fund reduce returns over time.
  • Underlying and operational costs: the PDS explains costs incurred by the fund and how they are reflected.
  • Currency and trading effects: an international or currency-exposed ETF can add costs and risks that do not appear in a simple Australian-share purchase.

“ETF” does not establish that a fund is cheap, and a direct share does not have zero cost. Compare the current PDS, your broker’s schedule and the actual dollar amount and frequency you plan to invest. A low headline fee can be outweighed by repeated small-trade brokerage, a wide trading spread or an unsuitable strategy.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Risk: identify the loss you could actually experience

Risks concentrated in a company

A company can suffer a profit decline, debt problem, regulatory action, product failure, cyber incident, leadership disruption or permanent competitive damage. A share price can fall even when the broader market rises. Dividends can be reduced or cancelled. Holding several companies may reduce the impact of one failure, but only if their businesses and risk drivers are meaningfully different.

Risks inside an ETF

An ETF’s risks follow what it owns and how it operates. Relevant possibilities include:

  • Market and sector risk: a broad market or a narrow industry can decline together.
  • Country and currency risk: overseas assets can move because of exchange rates, politics or local economic conditions.
  • Interest-rate, inflation and credit risk: these matter particularly for bonds, cash-like assets and debt exposures.
  • Liquidity risk: some funds or underlying assets may be harder to trade during stressed markets.
  • Manager and tracking risk: an active manager may make poor decisions, while an index fund may not exactly match its benchmark after costs.
  • Complex-strategy risk: derivatives, leverage, inverse exposure or other techniques can magnify losses or produce outcomes that are difficult to predict.

ETF units trade on the market and their price can differ from the fund’s net asset value (NAV). Creation and redemption mechanisms are intended to help keep the trading price close to NAV, but they do not remove the possibility of a premium, discount or a difficult market.

Tax and record keeping in Australia

Investment income is generally included in assessable income, with the result depending on your circumstances and marginal tax rate. Dividends may include franking credits representing tax already paid by the company. Managed-fund distributions can contain different components, including income and capital gains, and the tax statement supplied by the fund is important when preparing a return.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Selling a share or ETF unit can create a capital gain or capital loss. The tax outcome depends on acquisition cost, disposal proceeds, dates, eligible adjustments and your circumstances. Do not assume that either shares or ETFs always receive better tax treatment.

Keep purchase and sale contracts, distribution and dividend statements, annual tax statements and receipts for relevant expenses. Record the date, quantity, price and costs for each parcel. If a fund issues a revised statement or an attribution adjustment, retain the final documents used for your return. Tax law and reporting rules can change, so confirm current treatment with the Australian Taxation Office or a qualified tax professional.

A goal-based decision framework

1. Define the job for the money

Write down whether the investment is for a long-term growth goal, income, a future purchase, retirement or learning about markets. An investment needed in the near term has less capacity to recover from a large fall than money you can leave invested for many years. Keep emergency savings and known short-term obligations separate from a volatile investment plan.

2. Set your time horizon and loss limit

Ask how long you can remain invested and what you would do after a 20%, 30% or larger fall. If selling in fear would damage your plan, a concentrated holding may be unsuitable. A broad fund can spread company-specific risk but can still lose value in a market decline.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

3. Decide how much control you need

Choose direct shares only if you are prepared to select, monitor and document individual companies. Choose an ETF when you prefer to select a fund strategy and let its methodology determine the underlying basket. Neither approach removes the need to review whether the investment still fits.

4. Define the diversification you mean

“Diversified” should specify the exposures you want: Australian large companies, global shares, multiple sectors, bonds, property or another mix. Read the holdings and weights rather than relying on the product name. Check whether the biggest positions, sector concentration or currency exposure could undermine your objective.

5. Calculate total costs for your pattern of investing

Estimate the cost of a typical purchase, not just an annual percentage. Include brokerage, platform charges, spreads, ongoing fund fees, foreign-exchange costs and likely turnover. Compare the same dollar amount and contribution schedule across alternatives.

6. Plan the records and tax work

Confirm that you can download and retain the statements you will need. If you cannot explain how dividends, distributions, franking credits and disposals will be reported, obtain tax advice before investing.

When each approach may fit

An individual-share approach may fit when you:

  • want direct exposure to selected companies and are willing to accept that each position can materially affect results;
  • enjoy and can sustain company research and monitoring;
  • need control over which businesses you own, rather than accepting an index or manager’s holdings;
  • have a written diversification and position-sizing plan; and
  • can tolerate losses without needing the money on a fixed near-term date.

A diversified-ETF approach may fit when you:

  • want one trade to provide exposure to a stated basket of investments;
  • prefer to spend less time selecting individual companies while still checking the fund’s mandate and risks;
  • value broad exposure and accept that you will own some holdings you would not have chosen yourself;
  • can pay and assess ongoing fund fees; and
  • accept market volatility and do not need an immediate, guaranteed return of capital.

These are decision clues, not a recommendation. An ETF that tracks one sector may not provide the diversification a particular investor needs, and a carefully constructed group of direct shares may be more diversified than a narrow fund.

How to assess an ETF before buying

  1. Read the objective: identify the asset class, benchmark or active goal and the intended geographic and sector exposure.
  2. Inspect the holdings: check the number of holdings, largest positions, weightings, sector mix and country allocation.
  3. Understand the strategy: establish whether it is passive or active and whether it uses derivatives, leverage, securities lending or other complex techniques.
  4. Read the PDS: review fees, distributions, risks, liquidity, valuation, currency treatment and how units are created or redeemed.
  5. Check trading conditions: look at typical spread and liquidity, and understand that the market price can differ from NAV.
  6. Match it to your plan: decide what role it plays, what would make you sell and how it interacts with your other investments.

How to build a disciplined direct-share process

  1. Set limits first: decide the maximum exposure to one company, sector and type of risk before researching candidates.
  2. Write an investment case: record why you believe the company can meet your objective, the assumptions involved and what would invalidate them.
  3. Check financial and governance risks: review debt, cash flow, profitability, capital raising risk, competitive position and material announcements.
  4. Plan purchases and sales: define position size, acceptable volatility and conditions for reducing or exiting rather than improvising after a sharp move.
  5. Review on a schedule: monitor new information and portfolio concentration without reacting to every daily price change.
  6. Maintain records: keep contracts, dividends, franking-credit information, costs and disposal details for each parcel.

Using shares and ETFs together

A combined approach can separate a broad core from a smaller group of company selections. For example, an investor might use a broad-market ETF for the exposure they want to hold consistently and limit individual shares to a clearly defined satellite allocation. The point is not a prescribed percentage; it is to ensure that the individual positions do not quietly turn the whole portfolio into a concentrated bet.

Before combining them, map overlapping holdings. A direct share may already be one of an ETF’s largest positions. Adding it separately increases exposure even if the portfolio appears to contain many line items. Recheck the aggregate sector, country and company weights, total costs and tax records.

Common mistakes and how to correct them

Assuming every ETF is broadly diversified

Correction: read the mandate and holdings. A sector, country or thematic fund can be concentrated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Choosing from past performance alone

Correction: start with the goal, risk and exposure required. Historical returns do not establish future results and are not a substitute for understanding the strategy.

Ignoring small-trade costs

Correction: calculate brokerage and spreads as a percentage of your actual contribution and consider a contribution schedule that keeps costs proportionate.

Confusing a fund unit with direct ownership

Correction: remember that an ETF unit represents an interest in the managed fund; voting and other rights in underlying companies generally belong to the fund structure, not to you as a direct shareholder of each company.

Treating tax as an afterthought

Correction: organise records from the first transaction and read annual tax statements. Obtain professional advice if your circumstances are complex.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Investing money needed soon

Correction: match the asset’s volatility to the date you need the money. Neither a share nor an ETF promises that capital will be available at your target date.

A final pre-investment checklist

  • What specific goal is this money serving?
  • When might I need to withdraw it?
  • How much loss could I tolerate without abandoning the plan?
  • Do I want to select companies directly or select a fund strategy?
  • What exact holdings, sectors, countries and currencies will I own?
  • What are the brokerage, spread, platform, foreign-exchange and ongoing fund costs?
  • What could make this investment lose value, including risks specific to its strategy?
  • How will dividends, distributions, franking credits and capital gains be recorded?
  • How will this purchase change my total portfolio concentration?
  • Do I need licensed financial or tax advice for my circumstances?

Bottom line

Individual ASX shares suit an investor who wants direct company ownership and is prepared to do the research, monitoring and risk management that control demands. A diversified ETF suits an investor who wants a fund to implement a stated basket and values convenience and spread, while accepting fund fees, market risk and less control over each holding. Read the actual strategy and holdings, quantify total costs, plan for tax records, and choose the structure that matches your goals, timeframe and ability to tolerate losses.
